When interest rates rise, a fixed-rate deposit generally keeps the rate set in its contract, while a debt mutual fund’s NAV can fall as the market value of existing bonds and other fixed-income securities declines. Neither is automatically the better choice: an FD offers a contractual rate for its agreed term, while a debt fund’s return is uncertain and depends on its holdings, market conditions, and the investor’s holding period.
How to compare an FD with a debt mutual fund
Start with when you will need the money, then compare the specific deposit terms and the fund’s current portfolio. A quoted FD rate is contractual under that product’s terms; a debt fund’s past return or yield is not a promised return. Comparing those figures as if they offered the same certainty, time period, tax treatment, and risk can be misleading.

What rising interest rates do to each option
Debt-fund NAV can face a price headwind
AMFI explains that fixed-income security prices generally move inversely to interest rates: when rates rise, prices of existing securities generally fall; when rates drop, those prices generally rise. That change in market value can lower a debt fund’s NAV. The extent depends on factors including coupon, maturity, and the yield at which a security trades. A portfolio with more rate-sensitive securities can be more exposed, but the direction of rates alone does not establish a particular fund’s return or the size of any loss.
A debt mutual fund is a portfolio, not a deposit paying a variable interest rate. AMFI states that mutual-fund schemes are not guaranteed or assured-return products. A fund’s NAV can also be affected by credit, spread, and liquidity risks, not just changes in market rates.

An FD keeps its contracted rate for its term
For a fixed-rate deposit, the agreed rate and term are set by the product’s contract. If market rates change during the term, the existing deposit does not automatically reset under that fixed-rate agreement; someone placing a deposit later may encounter a different offer. The effect of early withdrawal, including any conditions or adjustment to interest, depends on the provider and product. Check the actual terms rather than assuming a universal rule.
Debt-fund categories differ in rate, credit, and liquidity exposure
AMFI describes debt funds as investing primarily in bonds and other debt securities, including government securities, debentures, commercial paper, and certificates of deposit. Categories use different maturities, issuers, and strategies. A category label does not guarantee capital or remove all risk.

Liquid funds
AMFI describes liquid schemes as investing in securities with no more than 91 days to maturity. Short maturities may reduce interest-rate sensitivity relative to longer holdings, but do not eliminate credit or liquidity risk.
Short-term debt funds
AMFI says coupon income is a primary focus for short-term debt funds and that tenor helps define return and risk. It also cautions investors to assess credit risk when evaluating higher coupon income. A higher coupon is not, by itself, evidence of a safer or better outcome.

Floating-rate funds
These funds hold securities whose coupons reset periodically, bringing coupon income more in line with current market rates. AMFI says this can reduce interest-rate risk to a large extent; it does not mean that NAV cannot fall or that the fund has no other risks.
Dynamic-bond funds
Dynamic-bond funds change portfolio tenor in line with rate expectations, according to AMFI. Their results depend on portfolio decisions and the manager’s judgments; the strategy does not mechanically protect investors when rates rise.

Gilt funds
SEBI investor material describes gilt funds as investing exclusively in government securities, which it says have no default risk. Their NAV can still fluctuate with interest rates and other economic factors. Lower corporate-issuer default exposure is not the same as a stable NAV.
Fixed-maturity plans
AMFI describes fixed-maturity plans as closed-end schemes with maturity-matched portfolios and limited premature redemption; exchange trading may be relevant after the offer. They are mutual-fund schemes, not deposits, and the structure does not guarantee a particular outcome.

How to make the comparison for your cash need
- Set the date you need the money. Match that date against the FD’s maturity and withdrawal terms, or the fund’s scheme terms, redemption settlement, and any applicable exit load.
- Identify what you are comparing. Put the FD’s specific contractual rate beside the fund category’s current portfolio information, not simply a trailing return or an indicated yield. Those figures describe different things.
- Check rate sensitivity in the fund disclosures. Review the current maturity or duration profile, coupons, and yields. Longer or otherwise more rate-sensitive holdings can be more exposed to price changes when yields rise; do not assume a fund’s sensitivity from its name.
- Review credit exposure. Look at issuer quality and concentration, not only returns or coupon income. Corporate debt and government securities do not have identical credit risks.
- Check liquidity and exit conditions. Read the product documents for withdrawal rules, scheme redemption terms, settlement, and any exit load. The liquidity of fund units does not make every security in the portfolio easy to sell at its estimated value.
- Compare after-tax outcomes under current rules. Use the acquisition date, fund classification, holding period, applicable law, and your own tax circumstances. Do not compare headline figures without accounting for tax and differing risks.
Tax rules depend on the units and the tax year
AMFI’s tax summary says the Finance (No. 2) Act 2024 amended the definition of a “specified mutual fund” with effect from FY 2025-26. It describes qualifying funds as those investing more than 65% of total proceeds in debt and money-market instruments, or funds investing at least 65% in units of the described qualifying funds. AMFI says gains on qualifying units acquired on or after 1 April 2023 are deemed short-term under section 50AA.
That summary is not a universal tax conclusion for every debt-fund investment. Category, acquisition date, current law, and the investor’s circumstances matter. Confirm the treatment against current primary tax-authority guidance before relying on a post-tax comparison; tax rules can change.
Deposit protection depends on the institution and product
RBI’s FAQ says RBI does not guarantee or provide insurance cover for NBFC public deposits, and that NBFC public deposits are unsecured. This warning is specific to NBFC public deposits; it should not be applied as a blanket statement about bank fixed deposits. The cited sources do not establish a bank deposit-insurance limit or aggregation rule, so check the applicable protection and the actual institution and product rather than assuming every deposit has identical safeguards.
