Interest-rate changes affect bonds and stocks through different channels, but neither asset follows a guaranteed up-or-down rule. When market yields rise, existing fixed-rate bond prices generally fall; stocks may face pressure from higher discount rates and borrowing costs, but their performance also depends on earnings, inflation, risk appetite, and why rates moved.
First, distinguish the interest rate being discussed
The Federal Reserve’s federal funds rate is an overnight interbank policy rate; it is not a rate directly imposed on every bond, mortgage, or business loan. A policy-rate change can influence short-term market rates and, through financial conditions and expectations, medium- and long-term rates. Those longer-term yields also reflect expectations for future policy and other market forces. The Fed notes that communication about the future path of policy can move longer-term rates before a policy change occurs (Federal Reserve, April 22, 2025).
So “rates went up” is not specific enough to predict an investment’s return. Identify whether the change concerns the policy rate, a Treasury yield of a particular maturity, or a corporate borrowing rate, then consider the time period and catalyst.
How interest rates affect bonds
Existing fixed-rate bond prices and yields usually move in opposite directions
A fixed-rate bond promises specified payments. If comparable market yields rise, newly issued securities may offer better returns than the bond’s existing payments, so the existing bond generally has to fall in market price to remain competitive. If comparable yields fall, its fixed payments may look more attractive and its market price generally rises. This inverse relationship concerns market price and yield; it does not mean the bond’s contractual coupon automatically changes.

Maturity and the size of the yield move matter
Price sensitivity varies by bond. Remaining maturity is an important comparison: bonds with different maturities can respond differently to the same yield change. The actual effect also depends on the size of the yield move and the security’s terms. A rate decision alone does not tell you the price change.
Separate income, market price, yield, and total return
A bond’s coupon or other contractual income is not the same thing as its current market price. Yield relates the price to expected payments under specified assumptions, while total return also reflects price changes and income over the period measured. An investor who sells before maturity may realize a gain or loss from the price change; holding a bond does not erase that market-price movement.

Corporate bonds have a credit component too
A corporate bond’s yield reflects a benchmark rate as well as compensation for credit and other risks. Those components can move in different directions. In its July 10, 2026 Monetary Policy Report, the Federal Reserve said corporate bond yields had risen moderately on net while spreads over comparable Treasuries narrowed somewhat (Federal Reserve, July 10, 2026). That illustrates why a benchmark-rate change alone may not explain a corporate bond’s yield.
How interest rates affect stocks
Valuation depends on discount rates and expected future payoffs
Stocks have no fixed maturity date or contractual coupon. Their market value reflects uncertain future earnings and other payoffs, adjusted for the return investors require. The Federal Reserve describes the general framework this way: “an asset’s price should equal the expected discounted value today of future payoffs from holding assets—for example, interest payments from Treasury securities and corporate bonds as well as dividends from stocks” (Federal Reserve, May 2021).

When discount rates rise, the present value of future earnings can fall, all else equal. Interest-bearing investments may also become relatively more attractive than stocks. But “all else equal” is important: earnings expectations and the extra return investors demand for taking equity risk can change at the same time.
Borrowing costs and customer demand can change earnings
Higher financing costs can affect a company’s interest expense, investment plans, and customers’ ability or willingness to spend. Lower rates can support borrowing, spending, and equity valuations. The effect varies across companies and sectors because their debts, financing needs, customers, and earnings prospects differ.

Compare the channels, not just the direction of rates
| Question | Bonds | Stocks |
|---|---|---|
| Main valuation channel | Market yield compared with fixed contractual payments; price sensitivity varies with maturity and other terms. | Discount rates applied to uncertain future earnings or other payoffs; expected earnings and equity risk premiums also matter. |
| Financing and economy | Non-Treasury yields reflect benchmark rates plus credit conditions and spreads. | Borrowing costs can affect company expenses, investment, and customer demand. |
| What to keep separate | Coupon income, market price, yield, and total return are related but distinct. | Market price reflects future earnings expectations, discount rates, and the equity risk premium. |
| Questions to ask about a rate move | Which maturity and issuer? Was the yield move expected? Did inflation or credit risk change? | Why did rates move? What changed in earnings expectations, risk appetite, and the relative appeal of bonds? |
Why the market response is not mechanical
Markets respond to new information relative to what investors already expected. A policy decision that was widely anticipated may have little effect on prices when announced; a change in the expected future rate path can matter even without an immediate policy-rate move. The reason rates change also matters. For example, a move associated with stronger economic prospects can coincide with improving earnings expectations, while a move driven by other forces may have a different implication for profits or risk.
- Inflation: changes in actual or expected inflation can influence yields, purchasing power, costs, and the rates investors require.
- Earnings: stronger or weaker profit expectations can offset or reinforce the valuation effect of discount rates.
- Credit risk: corporate bond yields can change because benchmark rates or issuer credit spreads change.
- Risk premiums and appetite: investors’ required compensation for uncertainty can shift, affecting stocks and riskier bonds.
- Time horizon: the immediate market reaction can differ from performance over a longer period.
For these reasons, “rates up means stocks down” is not a dependable rule, and stocks and bonds do not always move in opposite directions.

A dated U.S. example: rates and stocks rose together in 2026
The Federal Reserve’s Monetary Policy Report submitted July 10, 2026 reported that the FOMC had kept its federal funds target range at 3-1/2 to 3-3/4 percent since the beginning of 2026. From the start of the year to the report’s observation dates, 2-year Treasury yields rose about 60 basis points, 10-year yields rose about 35 basis points, and the S&P 500 rose about 9 percent. The report discussed strong corporate earnings and enthusiasm about AI alongside volatility and uncertainty (Federal Reserve, July 10, 2026).
These are historical observations tied to that report, not current market quotes or a forecast. Their coexistence does not establish that one change caused another; it shows why yields and equity performance need to be interpreted alongside earnings and other market drivers.
What to check when rates change
- Name the rate: Is it the federal funds target, a Treasury yield, or a corporate borrowing rate?
- Specify the bond exposure: Identify the issuer, maturity, and whether you are considering market price, income, yield, or total return.
- Ask what changed: Was the move about current policy, expectations for future policy, inflation, growth, or credit conditions?
- For stocks, check the other inputs: Consider earnings expectations, borrowing costs, demand, and the equity risk premium.
- Match the time frame: Separate an announcement-day reaction from the longer-term effects on cash flows and valuations.
This framework explains possible channels, not a guaranteed trade or an individualized investment allocation.
