Rising interest rates can improve the terms available on new fixed deposits, but they can reduce the market value of existing fixed-rate bonds and affect the NAV of debt mutual funds. The outcome depends on the product’s terms, maturity, duration, liquidity and credit exposure—not simply on whether rates are going up.

Why rising rates affect fixed-income investments differently

Interest rates influence the returns available on new investments and the market value of existing ones. A fixed deposit has a contracted rate and term. A bond has promised cash flows whose market price can change. A debt mutual fund holds a portfolio of debt securities, so its NAV reflects changes in the market value of those holdings.

That distinction matters: a product’s stated interest or coupon is not the same as the price at which it could be sold today. SEBI explains that bond prices may fall when interest rates rise, while the Reserve Bank of India (RBI) describes duration as a way to estimate how sensitive a security’s value is to a change in yield.

What happens to fixed deposits when rates rise?

Higher rates may make newly offered or renewed fixed deposits more attractive. They do not automatically change the rate on an existing fixed-rate deposit: its interest and other terms generally depend on the agreement made when it was opened. A SEBI-hosted December 2024 document describes bank fixed deposits becoming more attractive during a tightening period in India; it does not establish that every bank reprices at the same time or by the same amount.

Before opening or renewing a deposit, check the institution’s dated official rate card and the terms that apply to your account. In particular, compare the offer for the exact tenure you need and read the conditions for withdrawing before maturity. The available evidence does not establish current rates at individual banks.

What happens to existing bonds when rates rise?

Coupon and market price are different

A fixed-coupon bond’s contracted payments can stay the same even as its market price moves. When comparable new bonds offer higher yields, an older bond with a lower fixed coupon may be less attractive to buyers, so its price can fall. SEBI summarizes the relationship this way: “When interest rates rise, bond prices may fall, and vice versa.” See SEBI’s explanation of bonds.

Duration indicates sensitivity, not certainty

Duration helps describe how much a bond’s value may respond to a yield change. The RBI says modified duration approximates the percentage change in a security’s value for a one-percentage-point change in yield. It is an estimate, not a guaranteed outcome or a complete measure of risk; actual results also depend on the bond and market conditions. Read the RBI FAQ on government securities for its explanation of duration.

Holding to maturity does not remove every risk

If you hold a bond to maturity, the issuer remains able to meet its obligations, and you do not need to sell early, you may receive the promised cash flows under the bond’s terms. But a rate rise can still mean giving up the chance to earn a higher yield elsewhere, and selling before maturity may produce a loss. The issuer may also fail to pay, or you may be unable to sell when needed. SEBI identifies interest-rate, liquidity, credit/default and call risks; a credit rating is an opinion, not a guarantee.

What happens to debt mutual funds when rates rise?

Debt mutual funds pool investors’ money into debt securities. Because the market values of those securities can change as yields move, the fund’s NAV can also change. SEBI’s mutual-fund education material notes that interest-rate changes affect debt-oriented scheme NAVs. The impact on a particular fund depends on its holdings and duration, as well as risks associated with its issuers and the liquidity of its securities. See SEBI’s material on mutual-fund investments.

Do not assume that a short-duration fund or any other debt-fund category cannot lose value. For a specific scheme, use its current factsheet and portfolio disclosures to check duration and credit exposure; these can change over time. SEBI’s investor education page describes bonds and mutual funds as investment asset classes.

Compare deposits, bonds and debt funds against your needs

What to compare Fixed deposit Direct bond Debt mutual fund
Time horizon Match the deposit tenure to when you expect to need the money. Compare the bond’s maturity with your intended holding period. Check the scheme’s current portfolio and whether its characteristics suit your time horizon.
Rate sensitivity Review the contracted rate and terms for the chosen deposit. Check duration; it estimates sensitivity to yield changes. Check portfolio duration; holdings determine rate exposure.
Access before the planned end date Read the applicable premature-withdrawal terms. A sale before maturity may result in a loss, and liquidity can vary. Review scheme documents and portfolio disclosures for relevant liquidity risks.
Credit/default exposure Check the institution and the terms governing the deposit. Assess the issuer and understand that ratings are not guarantees. Review the issuers and credit exposure in the current portfolio.
Terms and current information Use a dated official rate card and the applicable account conditions. Review the bond’s terms, issuer information and ability to sell. Consult current factsheets and portfolio disclosures.

The key question is not which product always benefits from rising rates. It is whether the product’s terms, risks and access to your money fit your needs. Current deposit offers and the holdings of a named fund must be checked in their official, up-to-date disclosures rather than inferred from general rate movements.
