Fed rate changes can influence bond yields, stock valuations, and the dollar, but none of those markets moves in a guaranteed direction after a decision. Prices often shift before the announcement as expectations change, and the reaction on the day depends on what investors had already anticipated and what the Fed says about the economy and future policy.
What the Fed changes—and what markets price
The Federal Open Market Committee (FOMC) sets a target range for the federal funds rate, an overnight rate on loans between banks. The Fed uses its policy implementation tools to steer the effective federal funds rate toward that range; it does not directly set Treasury yields, stock prices, or the dollar. Its policy and communications influence financial conditions, while market prices reflect many participants and forces. The FOMC explains that changes in the federal funds rate can affect other short- and long-term rates, foreign exchange rates, credit, and economic activity.
Policy reaches markets through more than the rate announced at a meeting. The target most directly influences overnight and other short-term rates. Longer-term yields also reflect expectations for the future path of short rates and components such as inflation expectations and term premiums. A decision that matches expectations may have less immediate effect than a surprise—or than new information in the Fed’s statement or outlook. The Fed describes how policy changes and broader financial conditions can affect household and business spending, economic activity, employment, and inflation.

What happens to bonds when rates rise?
Existing bond prices generally fall when market yields rise
A fixed-rate bond promises specified cash flows. If investors can buy newly issued or traded bonds at higher yields, an existing bond with a lower fixed coupon generally becomes less attractive unless its price falls. That is why bond prices and yields move in opposite directions for a given fixed cash-flow stream. This is a general relationship, not a promise that every bond will fall after every Fed hike: the market yield may already have moved, and other factors can offset the policy effect.

The sensitivity depends on the bond
A bond’s price response depends on its maturity, the timing of its cash flows, and other features. All else equal, longer-duration bonds are more sensitive to a given yield change than shorter-duration bonds. There is no single price decline that applies to every bond when the Fed raises its target.
The policy rate is not the only determinant of longer-term yields. Investors’ expectations for the future federal funds rate, inflation expectations, and term premiums also matter. A hike can push longer yields higher if it changes expectations about the path of policy, but the impact need not match the size or timing of the move in the target range. How can a Fed hike affect stocks?
Higher discount rates can weigh on valuations
One way to value a company is to estimate its future cash flows and discount them back to today. When the relevant discount rate rises, those future dollars are worth less in today’s terms, all else equal. Higher bond yields may also make fixed-income investments more competitive with stocks. Tighter financial conditions can restrain borrowing and demand, which may matter for companies’ sales and financing costs.
Why stocks do not automatically fall
Stock prices also reflect expected earnings, risk appetite, and the policy path investors already anticipate. A hike that was widely expected may prompt little movement—or stocks may rise if investors interpret the accompanying news as favorable. A surprise can matter differently, and a decision can convey information about the Fed’s view of the economy as well as a change in policy. So “higher rates are bad for stocks” is too simple. Higher discount rates can be a headwind, but stronger earnings expectations or other positive news can outweigh it. A rate change alone does not determine the direction of the stock market.
Does a Fed rate cut weaken the dollar?
A cut can put downward pressure on the dollar if it lowers expected U.S. returns relative to returns abroad. Conversely, expectations of higher U.S. rates compared with foreign rates can support demand for dollar assets. The comparison matters: the dollar does not respond to the U.S. rate in isolation.

Foreign central-bank expectations, risk sentiment, trade and growth news, and the expected path of policy beyond the immediate meeting also affect exchange rates. A cut may already be priced in, or other developments may push the dollar in the opposite direction. Treat relative interest rates as one channel, not a reliable one-step prediction of the exchange rate.

- Bonds: Treasury yields had risen since the start of 2026, with the largest increases at shorter maturities. The report linked those short-maturity moves to expectations of a higher federal funds path and higher real rates; it also described a moderate rise in corporate bond yields.
- Stocks: Broad equity prices had risen during the report’s period, with strong corporate earnings and optimism about AI among the factors cited.
- Dollar: The trade-weighted dollar had appreciated modestly on net since the start of the year, according to the report. Separately, the July 28–29 FOMC minutes said it edged up over the intermeeting period as markets assessed policy expectations and other developments. Read the July 2026 FOMC minutes.
These developments illustrate why it is risky to infer an asset’s direction from the target rate alone: rates, earnings, inflation news, geopolitical events, risk sentiment, and policy expectations can all move markets at the same time. For a decision after July 30, 2026, check the Fed’s latest policy-rate page and FOMC statement rather than treating the dated figures above as current.

How to interpret a rate announcement
- Separate the decision from the surprise. Compare the announced target range with what markets had expected; prices can adjust before the meeting as expectations shift.
- Read the communication as well as the rate. The statement and outlook can change expectations for future policy or reveal how the FOMC views economic conditions.
- Identify the market channel. For bonds, consider which yields and maturities are moving; for stocks, weigh discount rates against earnings and risk; for the dollar, compare expected U.S. rates with foreign rates.
- Allow for competing forces. A market move after a decision is not proof that the rate change alone caused it, and the immediate reaction does not establish a lasting direction.
