When users cannot tell a careful DeFi protocol from a poorly controlled one, even providers that invest in credible safeguards may struggle to earn trust. That is the “lemons” problem: hidden differences in quality can make buyers wary of an entire market. It is a useful way to understand DeFi’s information problem, but not proof that honest protocols are being driven out or that every project is equally risky.

What the “lemons” problem means in DeFi

In the classic economic problem of adverse selection, sellers know more about the quality of what they offer than buyers do. If buyers cannot reliably distinguish high-quality offerings from low-quality ones, they may discount all of them. That can make it harder for better providers to justify the cost of quality and harder for buyers to choose well.

Applied to DeFi, the key question is what users cannot observe. It might be who can change or pause a contract, how dependent a protocol is on an oracle, how concentrated governance power is, or whether public claims can be checked independently. The analogy is useful only when those hidden qualities and the parties who know them are specified. It does not establish that all DeFi protocols are “lemons.”

Research on trust in internet commerce found that signals can help buyers distinguish providers, testing tools such as a money-back guarantee, branding, and a privacy statement. That was a business-to-consumer commerce study, not a test of DeFi safety certifications, so its relevance is about the mechanism—not the effectiveness of any particular DeFi signal. Why a signal helps only if users can trust what it signals

A public claim or credential can reduce uncertainty only if users understand what it means and if weaker providers cannot imitate it cheaply. A signal that is easy to copy, vague, or unrelated to the risk a user cares about may create reassurance without resolving the underlying information gap.

A decentralized-market experiment found that even non-binding communication could improve efficiency over an adverse-selection benchmark when market frictions supported partial separation between seller types. The result illustrates a possible mechanism; it does not show that transparency or communication solves information problems in DeFi. Read Simon Siegenthaler’s 2017 experiment.

In a policy discussion, the European Commission report considered voluntary regulatory recognition and public commitment as possible signals. Forkability complicates the incentives: a protocol can be copied, so recognition of one version does not automatically transfer to another. Recognition may tell users something about a project’s commitments, but it is not proof of technical safety, solvency, or sound governance. See the European Commission’s October 2022 event report.

Does DeFi remove the need to trust people?

No. Code can make some rules visible and enforceable, but it does not necessarily remove human discretion or make every relevant agreement complete. A 2023 natural-experiment study of stablecoin lending reports a trust collapse and run after information surfaced about an individual associated with Abracadabra. The authors emphasize discretion and incomplete contracts. This is evidence from a particular case, not a general rule about DeFi or a claim that a person’s history alone determines a protocol’s quality. What the available numbers do—and do not—show

In a 2022 study of online credit markets, Kei Kawai, Ken Onishi, and Kosuke Uetake estimated that adverse selection destroyed as much as 34% of total surplus, while signaling restored up to 78% of that loss. Those figures describe online credit markets; they are not measurements of DeFi. Read “Signaling in Online Credit Markets”.

The available evidence does not establish a DeFi-wide numerical estimate of the cost of adverse selection. Applying the online-credit or experimental-market figures to DeFi would overstate what those studies show.

Why no single audit or credential answers the risk question

A 2023 preprint groups DeFi operational risks into five categories. The categories help explain why one signal cannot stand in for an overall assessment; the paper does not rank current protocols or establish that an audit eliminates risk. Read “Decentralized Finance: Protocols, Risks, and Governance”.

  • Consensus risk: risks tied to how the underlying network reaches agreement.
  • Protocol risk: flaws or unexpected behavior in the protocol’s rules and smart contracts.
  • Oracle risk: problems with external data that contracts rely on.
  • Frontrunning risk: the possibility that transaction ordering exposes users to disadvantageous execution.
  • Systemic risk: failures or dependencies that can spread beyond one component or protocol.

An audit can be relevant evidence about a defined scope at a particular time, but the cited risk taxonomy does not support treating an audit as a complete risk assessment. Users also need to understand the protocol’s dependencies and who has authority over its operation.

How to evaluate a protocol’s claims

There is no standardized scoring system established by the cited sources, and the evidence here does not support ranking named protocols. For a particular project, compare concrete, verifiable facts rather than relying on a broad label such as “honest” or “audited.”

  • Who can upgrade, change, or pause contracts, and what process governs those actions?
  • What information is publicly observable, and when can users verify it?
  • Which oracles and other external services does the protocol depend on?
  • What did an audit cover, who conducted it, and when? A report’s scope and date matter.
  • How concentrated is administrative or governance power?
  • Can users independently verify the claims that matter to them?

These questions do not guarantee safety. They make the information problem more specific: instead of asking whether a protocol is trustworthy in the abstract, a user can ask what is knowable, who controls it, and which risks remain.
