These are practical risk areas—not a proven ranking of why startups fail. Available sources do not establish that any one flaw will cause a company to fail or “cost you everything.”
1. Treating plausible output as verified legal work
A fluent answer can still be wrong, incomplete, or unsupported. That is especially consequential when a product drafts, summarizes, or researches material that could affect a client’s rights or a court filing. A startup should not treat a convincing demo or general-purpose benchmark as proof that its system is dependable for every legal task.
A 2024 study, Hallucination-Free? Assessing the Reliability of Leading AI Legal Research Tools, reported hallucinations between 17% and 33% for LexisNexis Lexis+ AI and Thomson Reuters Westlaw AI-Assisted Research and Ask Practical Law AI in the study’s evaluation. That range applies to the named tools and the authors’ test design; it is not a sector-wide rate and does not establish the performance of current product versions.
For a legal AI product, reliability should be evaluated against the work it actually claims to do. Useful evidence includes task-specific testing, traceable citations, clear handling of missing or uncertain sources, and a workflow that makes human verification practical. A citation feature is not enough if it can point to a source that does not support the answer.

2. Weak confidentiality and data protection
Client information may include sensitive facts, strategy, personal data, or privileged communications. The American Bar Association’s Formal Opinion 512 and Arizona Bar guidance connect AI use with lawyers’ existing confidentiality and cybersecurity obligations; the Arizona guidance cautions against exposing client information through public AI products.
A startup should be able to describe its actual data path in plain language: what enters the product, where it goes, who can access it, how long it is retained, whether it is used for model training, which subprocessors handle it, and how deletion works. Product statements should match the technical system and current contracts. A privacy label or marketing promise does not, on its own, establish that customer data is private or excluded from training.
For a buyer, the key question is not merely whether a vendor says it protects data, but whether the vendor can explain and document the protections relevant to the buyer’s specific use. Lawyers should assess that information under the rules and obligations applicable to their practice.

3. Blurring assistance and legal advice
A legal product’s intended users, marketing claims, and level of individualized direction can raise questions about whether it is providing legal advice or engaging in the unauthorized practice of law. A tool that helps a lawyer organize research presents a different fact pattern from a service that gives a particular person individualized legal instructions. The distinction depends on the product and applicable law, not simply on whether the interface calls itself “AI.”

That is a reason to assess the markets where a product will operate, not to declare that all legal AI is either permitted or prohibited. Rules vary by jurisdiction. Startups should obtain jurisdiction-specific analysis of their intended users, outputs, and workflow, and avoid broad claims about what the product can legally do everywhere.
4. Designing as if the lawyer’s duties disappear
AI can assist legal work, but it does not transfer a lawyer’s professional responsibilities to the software. ABA Formal Opinion 512 says existing duties apply when lawyers use generative AI, including duties concerning competence, informed consent, confidentiality, and fees. A New York City Bar opinion also addresses supervision, client consultation, candor to tribunals, and non-discrimination.

The ABA’s July 29, 2024 account of Formal Opinion 512 quotes its conclusion: “With the ever-evolving use of technology by lawyers and courts, lawyers must be vigilant in complying with the Rules of Professional Conduct to ensure that lawyers are adhering to their ethical responsibilities and that clients are protected.”
Those duties create product-design requirements. Review and escalation should be possible; users should be able to inspect sources and exercise control over consequential steps; and the system should leave a useful record of what it did. A product cannot make the lawyer’s duties disappear, and it should not encourage users to treat an AI-generated result as a substitute for professional judgment.
5. Building for a workflow that does not fit
Legal work is embedded in document systems, matter processes, access permissions, and review habits. A product that works only in a standalone demo may fail to fit how a firm or legal department handles real work. Stanford’s white paper identifies technical constraints in existing software infrastructure as a barrier to adoption.

Integration is more than connecting to a document repository. A buyer should examine whether the product respects existing permissions, handles matter-specific information correctly, fits review and approval steps, and remains dependable through the ordinary workflow. If users must repeatedly move documents by hand, duplicate records, or bypass established controls, the apparent time savings may not survive deployment.

A pilot demonstrates that a customer is willing to try a product; it does not by itself show that the customer will pay, renew, expand usage, or achieve a valuable outcome. Stanford’s white paper identifies fragmented markets, extended sales cycles, and deceptive early successes through pilot programs as possible false signals of market readiness. The German Legal Tech Monitor 2025 separately describes long sales cycles and complex implementation in the German market.

To distinguish commercial adoption from enthusiasm, track paid conversion, renewals, expansion, sustained usage, implementation effort, and customer outcomes. A large number of pilots or expressions of interest is not equivalent to recurring commercial use.
7. Failing to prove economic value and governance
Time saved is not automatically value captured. The buyer who pays, the lawyer who uses the tool, and the client or organization that benefits may be different parties. Stanford’s paper also notes that billable-hour business models can disincentivize efficiency gains. A startup that sells “more efficiency” without understanding the customer’s incentives may struggle to turn a real product benefit into a purchase decision.
Value claims should be tied to the buyer’s goals and supported by customer-specific evidence. Do not present an unmeasured return on investment as an established result. Training, governance, and ongoing evaluation also matter: customers need to know which uses are permitted, who reviews outputs, and how the product will be assessed as workflows or models change.
What the evidence can—and cannot—show
ABA and New York City Bar materials provide professional guidance in U.S. and New York contexts; they are not substitutes for checking the rules that apply in a particular jurisdiction. Stanford’s paper analyzes adoption barriers, not a census of legal AI startup failures. The German Legal Tech Monitor describes Germany, and the hallucination study reports results under its own evaluation design. Taken together, these sources support careful scrutiny of the seven risks above, but they do not establish a universal startup failure rate or prove that any single risk causes a company to fail.
