When an investor exercises a pro rata right, the company sells that investor additional shares (or other round securities) for new cash. The investor’s share count rises, and it can usually preserve its stated ownership percentage only if it buys the full contractual allocation and the cap-table denominator matches the agreement. Everyone who does not buy may own a smaller percentage after the financing. The right is a paid participation option—not free stock, a permanent guarantee, or automatic anti-dilution protection.

What changes in the cap table

A pro rata right applies to a later financing, usually a priced equity round. The holder elects to invest additional money at the round’s price and receives the corresponding number of shares. The company records both sides of that transaction: more cash on the balance sheet and more securities outstanding.

  • The exercising investor’s share count increases. Its new shares are calculated from the round price and the allocation allowed by the agreement.
  • The fully diluted denominator increases. The new shares issued to the exercising investor, the lead, and other participants are included in the post-closing capitalization.
  • Nonparticipants are diluted. Their number of shares is unchanged, but those shares represent a smaller fraction of the larger total.
  • The investor can maintain a percentage, not a fixed number of shares. Maintaining 5 percent in one round does not prevent dilution from a subsequent financing, option-pool increase, conversion, or other issuance.

The exact result comes from the executed side letter, investor-rights agreement, term sheet and financing documents. Different agreements can define different eligible investors, securities, measurement times, exceptions and allocation formulas.

First confirm that a pro rata right exists

Not every investor has this right. In Y Combinator’s SAFE documentation, the right is optional and is granted in a separate side letter rather than in the SAFE itself. A SAFE holder therefore should not assume that signing a SAFE automatically creates participation rights.

A typical right is an option—not an obligation—to invest in a future priced round to maintain a percentage ownership. The investor must deliver new money by the applicable exercise process. The right does not issue shares at no cost and does not require the company to preserve the investor’s percentage through every later event.

Before modeling, identify:

  • the investor or class of investors that qualifies;
  • the financing types covered, such as a priced preferred round and any excluded bridge, debt or strategic issuance;
  • the securities that may be purchased;
  • the percentage and capitalization denominator used to calculate the allocation;
  • the measurement time, including whether SAFEs convert before the calculation;
  • any minimum ownership, transfer, termination, exception, notice or oversubscription language.

General descriptions do not establish universal notice periods, exercise deadlines, eligibility thresholds or transfer rules. Those provisions must be read from the signed documents for the specific company.

Use the agreement’s denominator, not a headline percentage

“Five percent pro rata” is incomplete without the denominator. One SEC-filed pro rata agreement, for example, defines the percentage using the investor’s shares immediately before the issuance divided by the company’s fully diluted outstanding capital stock immediately before the issuance. That is an example of contractual wording for that filing, not a universal market definition.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fully diluted capital may include common stock, preferred stock on an as-converted basis, outstanding options, warrants and reserved option-pool shares, depending on the document. It may exclude or treat SAFEs, convertible notes, unissued pool increases and other instruments differently. A model that uses issued-and-outstanding shares when the agreement uses fully diluted shares can produce the wrong allocation.

Write the formula in the model exactly as the agreement states. A simplified illustration is:

pro rata percentage = investor’s eligible pre-issuance shares ÷ eligible fully diluted pre-issuance shares

shares purchased = pro rata percentage × securities offered in the financing

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

cash required = shares purchased × price per security

The word “offered” also needs definition. Some rights apply to the entire primary issuance; others apply to a specified class or to the amount available after other contractual allocations.

Step-by-step cap-table calculation

  1. Freeze the pre-round capitalization. List every holder and instrument immediately before the financing. Separate founders, existing investors, the option pool, SAFEs, notes and warrants.
  2. Apply the agreement’s eligibility rules. Remove holders or securities that the side letter excludes. Record whether the right is measured before or after SAFE or note conversion.
  3. Calculate the investor’s percentage. Divide eligible pre-issuance shares by the agreement’s fully diluted denominator.
  4. Determine the financing securities and price. Use the signed term sheet and definitive documents, including the class, conversion terms and total primary issuance.
  5. Calculate the exercise allocation. Multiply the contractual percentage by the securities covered by the right, then multiply the resulting shares by the round price to find the cash contribution.
  6. Allocate the rest of the round. Show the lead, other new investors and any unallocated or reserved amount separately. Do not assume the company can enlarge the round without consent or renegotiation.
  7. Model post-closing ownership. Add every issued security to the denominator and divide each holder’s post-closing shares by that total.
  8. Run alternative cases. At minimum, compare no exercise, full exercise, partial exercise if permitted, SAFE conversion timing and any new or increased option pool.

Worked example: a 5 percent right in a $10 million round

Assume, solely for illustration, that an agreement gives an investor a 5 percent right measured against 10 million fully diluted shares immediately before issuance. The company sells 2 million new shares at $5 each, a $10 million primary financing. The investor’s allocation is 5 percent of the 2 million new shares: 100,000 shares for $500,000.

Holder or pool Pre-round shares Pre-round ownership New shares Post-round shares Post-round ownership
Founders 7,000,000 70% 0 7,000,000 58.33%
Investor exercising the right 500,000 5% 100,000 600,000 5%
Other existing holders 1,500,000 15% 0 1,500,000 12.5%
Option pool 1,000,000 10% 0 1,000,000 8.33%
New lead investor 0 0% 1,500,000 1,500,000 12.5%
Other new investors 0 0% 400,000 400,000 3.33%
Total 10,000,000 100% 2,000,000 12,000,000 100%

In this simplified case, the investor ends at 600,000 of 12 million shares, exactly 5 percent. Founders and nonparticipating holders fall because the denominator grew. The $500,000 figure is arithmetic for this example, not a market statistic or a universal allocation rule. A different agreement could use a different denominator, include different securities or apply the percentage to a different portion of the financing.

How exercise affects each group

Founders and employees

Founders’ and employees’ existing shares do not disappear when an investor exercises. Their percentages decline because new securities are issued. The option pool may also be refreshed or increased as part of the financing, creating additional dilution. The economic effect should be evaluated using the post-closing fully diluted table, not only the headline round valuation.

Existing investors who do not exercise

A nonparticipating investor keeps its current number of shares but owns a smaller percentage. Whether that is acceptable depends on the investor’s strategy, available capital and the rights in its own documents. One investor’s exercise does not automatically give another investor an equal allocation unless that other investor has a matching contractual right.

The exercising investor

The exercising holder adds cash at the new round price and receives the securities specified in the financing. If it buys the full calculated amount, its percentage can remain constant under the agreement’s assumptions. A partial exercise, if allowed, produces a percentage between the no-exercise and full-exercise outcomes.

The new lead and other incoming investors

Existing rights can consume the allocation that a company expected to offer to a new lead. CRV describes this tension in the context of a Series A: when multiple holders exercise, less of the desired round may remain for the lead. The financing team may need to revisit the total round size, the lead’s allocation or other investors’ allocations, subject to contractual rights and negotiated terms.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Round capacity is a separate modeling problem

Suppose a company has a target round size and has already promised the lead a particular ownership percentage. Adding every pro rata exercise can exceed the planned number of shares or dollars. There are only a few practical outcomes: increase the financing, reduce discretionary allocations, ask an investor to take less if the documents permit it, or renegotiate the lead’s terms. A participation right is not automatically a guarantee that the company must expand the round while preserving the lead’s intended allocation.

Model capacity in dollars and shares. A useful schedule shows:

  • the total primary securities authorized;
  • each contractual exercise allocation;
  • the lead’s requested and minimum allocation, if any;
  • other investors’ requested amounts;
  • the residual amount available after rights are honored; and
  • the resulting post-money ownership in each allocation scenario.

SAFE conversion and option-pool changes can change the result

Timing matters when SAFEs or convertible notes convert in the same financing. The model should state whether conversion occurs before the pro rata percentage is measured, because conversion changes both the investor’s shares and the denominator.

Y Combinator’s SAFE explanation states that a post-money SAFE cap includes the pre-financing option pool but not a new or increased pool adopted in the priced financing. Therefore, a pool increase negotiated in the round can affect post-closing percentages even when the SAFE’s cap calculation was already completed. The cap-table model should show the pool before conversion, any new pool shares, and the point at which each is included.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not bury these assumptions in a spreadsheet tab. Put them beside the ownership table so every party can see whether the percentage is pre- or post-conversion and whether the pool is pre- or post-money.

Pro rata participation is not anti-dilution protection

Feature Pro rata participation Anti-dilution adjustment
What the holder receives New securities purchased in a later financing Contractual adjustment to the conversion price or number of securities, depending on the clause
Cash required Yes; the investor pays the round price for the allocation Generally no separate purchase is required for the adjustment itself
Primary purpose Give the investor an opportunity to maintain ownership by investing again Reduce the effect of a later issuance at a lower price or on specified terms
Automatic result No; the investor must exercise and follow the agreement Often operates when the defined triggering issuance occurs, subject to the clause

Calling a percentage “protected” without naming the denominator and assumptions is misleading. Participation does not prevent dilution from later financings, option-pool changes, SAFE conversion or other issuances.

Should a company give every investor pro rata rights?

There is no universal threshold or standard answer. Granting rights broadly can help important investors maintain their stake and may support future fundraising relationships. It can also create administrative work, reduce flexibility in allocating a lead’s round, and make a planned financing larger or more difficult to close.

Founders should evaluate the decision against the actual financing plan:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Which investors are strategically important for the next round?
  • Can the company accommodate exercises without reducing the lead’s target allocation?
  • Are rights limited to a defined class or to investors above a negotiated ownership level?
  • Do the documents permit transfers, partial exercises, oversubscriptions or termination?
  • Will an expanded option pool or expected SAFE conversion change the economics?

The answer belongs in negotiated documents, not in an assumption that every early investor receives the same privilege.

A practical closing workflow

  1. Collect the controlling documents. Gather side letters, investor-rights agreements, the term sheet, charter and financing resolutions. Mark each provision that defines eligibility, timing, securities and allocation.
  2. Build a pre-money and fully diluted schedule. Reconcile the legal capitalization records with the spreadsheet, including options, warrants, SAFEs and notes.
  3. Send the contractual notice. Use the notice method and timing in the agreement. Do not invent a universal deadline where the document is silent.
  4. Record elections and funds. Separate full, partial, declined and unresponsive holders, and confirm that cash arrives under the financing’s conditions.
  5. Reconcile capacity. Compare exercises with the lead’s allocation and the authorized round size. Resolve any over-allocation before closing documents are finalized.
  6. Post the closing capitalization. Issue the correct securities, complete conversions and pool changes in the agreed order, then calculate every holder’s percentage from the final denominator.
  7. Distribute the final schedule. Preserve the assumptions, formulas and document references so later financings can distinguish contractual percentages from historical snapshots.

Common modeling errors and fixes

Treating the right as free stock

Error: adding shares to the investor without adding a cash contribution. Fix: calculate the round price, required investment and resulting share count together.

Using the wrong denominator

Error: dividing by issued common shares when the agreement uses fully diluted capital immediately before issuance. Fix: reproduce the document’s definition and list included securities explicitly.

Ignoring conversion order

Error: calculating a SAFE holder’s percentage before deciding whether the SAFE converts. Fix: model pre-conversion and post-conversion cases and identify which one the side letter requires.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Forgetting a new option pool

Error: assuming the existing pool is the only pool relevant to the financing. Fix: show any new or increased pool as a separate issuance and state whether it is included in the contractual denominator.

Promising the lead more capacity than remains

Error: accepting all pro rata requests after allocating the entire round to a lead and other investors. Fix: reserve contractual allocations first, then test the lead and discretionary allocations against the remaining shares and dollars.

Calling the percentage permanent

Error: describing the investor as protected indefinitely. Fix: state the financing, measurement date, denominator and exercise assumptions every time the percentage is presented.

The key takeaway for a cap-table review

Start with the signed right, calculate the investor’s paid allocation at the new round price, and then rebuild the entire post-closing capitalization. The investor’s percentage may stay level when it buys its full contractual share, while founders and nonparticipants generally decline. SAFE conversion, option-pool changes and competing exercises can alter both the arithmetic and the amount left for a new lead. Only the executed financing documents determine the binding result.
