Growth-stage funding is not just a valuation decision. Before signing, you need to know exactly what the money will achieve, how much ownership existing holders will lose, who will control key decisions, what investors receive in a weak exit, and which securities-law exemption makes the offering legal. A headline such as “$20 million at a $100 million valuation” leaves most of those questions unanswered.

This guide is primarily US-oriented and is general information, not legal, tax, or investment advice. Have qualified startup counsel review the definitive documents and confirm the rules that apply to your company, investors, and jurisdiction.

What should founders know before taking growth-stage funding?

Start with the operating plan, not the term sheet. Define the milestone the round is intended to finance, the cash required to reach it, and the assumptions behind the next financing or break-even point. Then evaluate the offer on four dimensions at once:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Ownership: the effective dilution after the new shares, outstanding SAFEs and notes, and any option-pool increase.
  • Control: board seats, voting thresholds, protective provisions, information rights, and circumstances that can remove a founder from the board.
  • Economics: liquidation preference, participation, seniority, conversion, dividends, and anti-dilution provisions in different exits and down rounds.
  • Execution and compliance: investor fit, follow-on capacity, transaction cost, timing, and the securities-law exemption used for the offering.

A term sheet is a starting point. The rights that matter are in the financing agreement, charter, investor-rights agreement, voting agreement, side letters, and any amended equity-plan documents.

What will the funding actually finance?

Translate the raise into milestones

Write a use-of-proceeds plan that ties each major dollar category to an operating result. Typical categories include product development, sales hiring, geographic expansion, regulatory work, infrastructure, and working capital. For every category, state the target date, measurable outcome, and dependencies. A plan that says “grow faster” cannot be tested; one that says “hire 12 enterprise representatives and reach a specified annual recurring-revenue target within 18 months” can.

Set a runway and contingency case

Model the base plan, a slower-revenue case, and a higher-burn case. Identify the date on which cash falls below a safety threshold in each scenario. Growth capital should buy enough time to reach a milestone that materially improves financing leverage or operating resilience; it should not merely postpone an unresolved cost problem.

Check the next-round assumptions

Record the valuation, revenue or product assumptions, and timing required for the next round. If those assumptions fail, determine whether the company can reduce spending, raise a bridge, or operate to profitability. This analysis also reveals whether accepting more capital now creates unnecessary dilution before the business has demonstrated the milestone that would support a higher valuation.

How much equity will I give up in a Series A or growth round?

Do not calculate dilution from the valuation headline alone. Reconcile the proposed financing with the company’s fully diluted capitalization table, including founder and employee shares, promised but unissued options, warrants, every outstanding convertible, and the option pool required at closing.

investment ÷ post-money cap = ownership sold before later priced-round dilution.

Y Combinator’s illustrative example uses a $1 million investment at a $6.7 million post-money cap, which corresponds to approximately 15% before dilution from a later priced round. A $500,000 investment at the same cap corresponds to approximately 7.5%. These are calculation examples, not market averages or recommendations.

Why the option pool changes the result

A new or enlarged option pool created in the priced round generally dilutes founders and existing SAFE holders. In the mechanics described by Y Combinator’s calculator, the new-money investors are not diluted by that pool increase because the pool is included in the pre-money capitalization. Your documents may define capitalization differently, so test the exact definitions and closing capitalization rather than relying on a generic spreadsheet.

Model every convertible together

Multiple SAFEs can have different caps, discounts, or most-favored-nation provisions. Notes add principal, interest, and maturity terms. A cap-table model should show each instrument’s conversion price, the shares issued on conversion, the pool before and after the round, and ownership percentages immediately after closing. Run at least a low, base, and high priced-round valuation so you can see which term controls conversion.

How do SAFEs, convertible notes, and priced equity differ?

Instrument What the holder has before conversion Key economic features Questions to resolve
SAFE A contingent contractual right to future equity, not stock ownership until a triggering event Often a valuation cap, discount, or MFN; the Y Combinator SAFE has no interest or maturity and converts into preferred stock at an equity financing Which cap or discount applies, what counts as a financing, whether pro-rata rights exist, and how capitalization is defined
Convertible note Debt: an amount owed for borrowed money Generally includes repayment at maturity and typically interest; may convert at a cap or discount Maturity date, interest accrual, repayment rights, conversion triggers, and priority relative to other claims
Priced preferred round Preferred stock issued at closing Immediate equity ownership with negotiated voting, preference, information, and protective rights Share price, liquidation preference, participation, anti-dilution, board rights, and investor vetoes

The US Securities and Exchange Commission describes a SAFE as a contingent right to future equity, while debt creates a repayment obligation. Do not treat a SAFE, note, and priced round as interchangeable simply because all can be used to fund the same milestone.

Valuation cap versus discount

A valuation cap sets the highest valuation at which a SAFE converts. If the next priced round is above that cap, the SAFE converts using the cap’s lower price. A discount instead reduces the conversion price by a stated percentage relative to the next round. An MFN provision may allow the holder to adopt later SAFE terms as defined in its contract. Pro-rata rights can allow, but do not require, the holder to invest enough in a future round to maintain its ownership; Y Combinator describes those rights as commonly documented in a separate side letter. Read each instrument and side letter together.

What should I look for in a venture capital term sheet?

Board composition and appointment

Count seats, not just percentages. Identify who appoints each seat, whether an independent seat is mutually agreed, and what happens if a founder leaves an executive role. Y Combinator’s Series A material uses a founder-control example with a two-to-one board; it is an example, not a universal standard. Also check quorum rules and whether a board observer can attend without a vote.

Voting and protective provisions

List matters requiring investor or preferred-stock consent: issuing senior securities, changing the charter, selling the company, taking on major debt, changing the board, declaring dividends, or altering the option plan. A consent right over a narrow set of fundamental actions is different from a veto over ordinary operations. Note the voting threshold and whether a single investor can block an action or only a majority of the preferred class can.

Information and inspection rights

Confirm the reporting package, delivery deadlines, budgets, inspection access, confidentiality obligations, and which investors receive the information. These duties consume staff time, particularly when several investors have different reporting formats.

What does a 1x liquidation preference mean?

A liquidation preference determines how sale proceeds are distributed before common holders receive value. A 1x non-participating preference generally gives the preferred holder the greater of its invested capital first or the amount it would receive after converting to common. A preference above 1x gives the investor more than its invested capital before common participates and can materially reduce founder proceeds in a modest exit.

Run multiple exit waterfalls

Build a proceeds table for at least:

  • a sale below the round’s valuation;
  • a sale that returns approximately the invested capital; and
  • a large exit where conversion to common is more valuable.

Then vary participation, seniority among preferred rounds, dividends, and conversion rights. Participating preferred can receive its preference and then share in the remainder; non-participating preferred usually chooses one route. Seniority can place a later investor ahead of earlier preferred holders. The exact waterfall depends on the charter and financing documents, so calculate from those provisions rather than labels such as “standard.”

Down-round protection

Anti-dilution provisions can adjust an investor’s conversion price if a later financing occurs at a lower price. Broad-based weighted-average formulas usually produce a different result from full-ratchet protection. Identify the formula, excluded issuances, required approvals, and whether the adjustment affects voting or only economic conversion. Existing agreements may already contain anti-dilution rights that complicate the new round.

Can investors control the board?

Yes, depending on seat allocation, appointment rights, voting thresholds, and founder-ownership conditions. A founder may lose a designated seat after ceasing to hold a minimum number of shares or leaving an executive position. Review replacement mechanics, deadlock procedures, and whether preferred holders can remove their directors separately from the common holders.

Board control is only one part of practical control. Protective provisions, class votes, consent rights, information access, and the ability to block a future financing can constrain decisions even when founders hold a board majority. Map each right to a real decision your company expects to make.

How should founders evaluate investor fit?

Test the promised contribution

Ask what the investor contributes beyond capital: recruiting help, enterprise introductions, regulatory experience, operational advice, or follow-on financing. Tie each promise to examples from comparable companies and ask those founders for references, including how the investor behaved during a missed plan or difficult financing.

Check follow-on capacity and conflicts

Determine whether the investor can participate in later rounds if your plan depends on that support. Review existing portfolio or contractual relationships that could create conflicts, restrict partnerships, or affect a future acquisition. The absence of a follow-on commitment is not automatically a problem, but it should be reflected in your financing plan.

Review secondary-sale expectations

Clarify whether the round includes secondary sales by founders, employees, or earlier investors. A secondary can provide liquidity but may alter ownership, signaling, and the amount of cash entering the company. Confirm who bears transaction costs and whether selling holders must comply with transfer restrictions.

Do I need accredited investors to raise venture capital?

In the United States, a company may not offer or sell securities unless the offering is registered with the SEC or qualifies for an exemption. “Series A,” “growth round,” or another financing label does not choose the exemption for you. Counsel should identify the exemption, determine whether general solicitation is permitted, prepare required disclosures and filings, and verify investor eligibility.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Accredited-investor rules are exemption-specific

Many private-offering exemptions limit participation to accredited investors or impose additional conditions when non-accredited investors participate. The SEC’s June 12, 2024 guidance describes individual qualification routes including net worth above $1 million excluding a primary residence, or income above $200,000 individually or $300,000 jointly in each of the prior two years with a reasonable expectation of the same income in the current year. It also describes certain professional-credential routes. These are US criteria that can change; confirm the current rule and document the verification process for each investor.

Solicitation and filing questions

Ask whether your planned outreach constitutes general solicitation, what relationship or verification requirements apply, and which federal or state notices must be filed. Keep a record of investor representations, subscription documents, and delivery of required disclosures. A late filing or an incorrect exemption can create liability and complicate future financings.

A founder’s pre-signing checklist

  1. Write the milestone, use-of-proceeds budget, runway, and downside plan.
  2. Freeze a dated, fully diluted cap table that includes options, warrants, SAFEs, notes, and promised grants.
  3. Model conversion and ownership under several priced-round valuations, including the planned option pool.
  4. Calculate founder and employee proceeds in modest, base, and high exit scenarios.
  5. List every board, voting, protective, information, pro-rata, and anti-dilution right.
  6. Check existing shareholder and convertible agreements for consent, seniority, or anti-dilution effects.
  7. Confirm whether the round includes secondary sales and who will be diluted.
  8. Interview references about the investor’s behavior during setbacks, not only its successes.
  9. Verify follow-on capacity and any conflicts that could affect customers, partners, or acquirers.
  10. Have counsel identify the securities exemption, investor-eligibility process, disclosures, and filings.
  11. Compare the term sheet with the definitive charter, purchase agreement, investor-rights agreement, voting agreement, side letters, and amended equity plan.

Useful tools and further reading

Y Combinator’s SAFE conversion calculator can test multiple SAFEs, caps, discounts, MFNs, and option-pool assumptions through a priced round. Treat its output as a modeling aid: verify capitalization definitions and negotiated terms against the actual documents.

For a broader explanation of venture term-sheet economics and control, Venture Deals: Be Smarter Than Your Lawyer and Venture Capitalist by Brad Feld and Jason Mendelson is available in a fourth edition published in 2019. It is educational reading, not a substitute for transaction counsel.

When should you decline or renegotiate?

Pause when the proceeds are not tied to a credible milestone, the cap table cannot be reconciled, or the investor’s rights create a downside you have not modeled. Renegotiate when a pool increase, preference, veto, or anti-dilution clause changes the economics more than the valuation headline suggests. Decline when the capital does not provide enough runway to reach a meaningful milestone, the governance burden is incompatible with the company’s needs, or the investor relationship is unlikely to help during difficult periods. The right answer depends on the complete contract and your company’s alternatives, not on a single “market” term.
