It depends first on whether your mortgage rate can reset. Rising market rates do not raise the rate or scheduled principal-and-interest payment on a typical fixed-rate loan; an adjustable-rate mortgage may become more expensive after a reset. Compare the interest you could avoid with the uncertain, after-tax outcome of investing, while accounting for cash reserves, taxes, and your loan terms. This guidance uses U.S. mortgage and tax sources.

First, find out whether rising rates affect your loan

Fixed-rate mortgage

With a typical fixed-rate mortgage, the contractual interest rate and scheduled principal-and-interest payment generally stay level even when market rates rise. Paying extra toward principal can reduce the balance on which future interest is calculated, but the loan’s payment schedule and the way your servicer applies extra payments matter. The CFPB’s explanation of mortgage types describes the distinction between fixed- and adjustable-rate loans.

Adjustable-rate mortgage

An adjustable-rate mortgage (ARM) can change after its initial fixed period, according to the contract’s reset schedule and limits. Check the next reset date, the index and margin used to set the rate, and any periodic or lifetime caps in your loan documents. A higher rate can raise the required payment after a reset. Paying principal down may reduce the balance exposed to future interest, but it does not necessarily lower the required scheduled payment; that may require a recast or other loan modification.

Compare the choices on the same dollars and time horizon

There is no universal return threshold that settles this choice. Prepaying reduces future borrowing costs under your loan’s terms; investing may produce a higher outcome, but it is uncertain and can lose value. Compare the same amount of money over the same period, using your actual loan and investment assumptions.

Choice What to evaluate Main trade-off
Prepay principal Interest avoided over your chosen period, using the loan’s amortization schedule; any PMI change or penalty More predictable debt-cost reduction, but money moved into home equity is less liquid
Invest A range of outcomes after fees and relevant taxes, based on your investment mix and time horizon Potential for growth, with market risk and no guaranteed return
Keep cash Emergency reserves and known near-term expenses Preserves access to money, but does not reduce the mortgage balance or invest it for growth
Split the amount Whether you can maintain reserves while making partial extra payments and regular investments Shares the decision between debt reduction and investing, if your loan permits the payments without a penalty

Estimate the value of prepaying

Ask your servicer for an amortization schedule or use a reliable loan calculator to estimate interest avoided over the period you are considering. A principal payment does not always change your required monthly payment; it may instead shorten the time to payoff. Do not treat the mortgage note rate as an exact investment return: the result depends on payment application, loan mechanics, taxes, and the period compared. The CFPB’s guide to paying down a mortgage explains how reducing principal affects the loan.

Estimate the investment outcome

Use a range rather than assuming a particular annual return, and account for investment fees, taxes, the account type, the assets you would hold, and when you may need the money. A short time horizon makes market volatility and access to funds especially important. Rising rates can also affect investments differently: bond funds can lose value when rates rise, and funds holding longer-maturity bonds are generally more sensitive to rate changes. See Investor.gov’s explanation of bond-fund risks.

Account for taxes before comparing costs

Use the mortgage’s after-tax cost only if you can actually claim a deduction. In the United States, qualified home mortgage interest is generally claimed on Schedule A by taxpayers who itemize, and eligibility depends on debt use, date, balance, and filing circumstances. For tax year 2025, IRS Publication 936 states a general qualified acquisition debt limit of $750,000 ($375,000 for married filing separately) for qualifying debt secured after December 15, 2017; higher limits apply to qualifying older debt. These are not universal deduction amounts, and the publication is specific to that tax year. Check the applicable IRS guidance and your circumstances before relying on a deduction.

Investor.gov says eliminating high-interest debt can compare favorably with investing and uses “about 8% or above” as a general reference for high-interest debt without tax advantages. That is not mortgage-specific and should not be used as a mortgage break-even rate or cutoff. See its guidance on paying debt versus investing.

Protect liquidity and check the loan contract

Before making a large payment, decide how much cash you need for emergencies and planned expenses. Home equity is less accessible than cash or marketable investments, so using every available dollar to reduce the mortgage can leave you short when an unexpected bill arrives.

Read your note and addenda for prepayment-penalty terms and rules for extra principal payments. Ask the servicer how to designate an extra payment as principal, whether partial prepayments are permitted without penalty, and whether the payment changes your required amount or only the payoff timeline. Request a payoff quote if you are paying off the loan: the CFPB explains that this figure can differ from the current balance because it may include interest through the payoff date, fees, or a prepayment penalty. See the CFPB’s payoff-amount guidance and its guidance on mortgage prepayment penalties.

A practical decision process

  1. Gather the loan details: current principal balance, note rate, fixed or adjustable type, remaining term, ARM reset dates and caps, prepayment terms, PMI status, and how the servicer applies extra principal.
  2. Set the comparison: choose the amount you can allocate and a time horizon that reflects when you may need the money.
  3. Estimate prepayment: use the servicer’s schedule or a reliable calculator to estimate interest avoided, then account for any applicable penalty or PMI change.
  4. Estimate investing: compare a range of outcomes after fees and relevant taxes, reflecting the actual account, investments, and time horizon rather than a promised return.
  5. Set aside needed cash: protect emergency reserves and known near-term expenses before deciding how much, if any, to invest or prepay.
  6. Choose a route: if it suits your circumstances, split the available amount between extra principal and investing instead of making an all-or-nothing choice.
