To reduce the amount at risk if a crypto exchange fails, keep only the crypto you need for trading on the platform and consider self-custody for longer-term holdings only if you can protect and recover the private keys. Before choosing either option, check the exchange’s legal entity, custody terms, withdrawal rules, and whether it can lend, pledge, or commingle customer assets. Crypto held at a non-bank exchange is not covered by FDIC deposit insurance, and a proof-of-reserves report is not a complete solvency audit.

What can happen to your crypto when an exchange fails?

Failure can mean more than a temporary service outage. An exchange may suspend withdrawals, leaving customers unable to access assets. If the business enters bankruptcy or another insolvency process, who owns or can recover customer holdings may be disputed or uncertain. The result depends on the specific legal entity you contracted with, the account terms, the assets involved, and the law that applies.

Investor.gov’s alert, “Exercise Caution with Crypto Asset Securities,” warns about failures, suspended withdrawals, and uncertainty over customer recovery. A balance shown in an app is not, by itself, proof that you can withdraw the assets or that they will be returned in an insolvency.

Choose where to hold funds based on control and risk

Keeping assets with an exchange can make trading and account access more convenient, but you depend on the provider’s systems, custody arrangements, and ability to process withdrawals. Self-custody gives you direct control of the private keys needed to authorize transactions, but it also makes you responsible for protecting those keys and keeping recovery material safe.

Consideration Exchange or custodian Self-custody
Who controls transfers? The provider may control or facilitate withdrawals under its terms and operational processes. Check who can authorize or prevent a transfer. You control the keys used to authorize transactions, unless a provider retains practical control despite describing the service as self-custody.
What happens if access is lost? You rely on the provider’s account recovery and withdrawal processes, which may be unavailable during disruption or failure. You must protect the key and recovery material. Loss, theft, damage, or compromise can result in permanent loss.
What happens in provider insolvency? Recovery can depend on the legal entity, customer agreement, asset segregation, and applicable insolvency law. Assets whose keys you control are not held by the exchange, but self-custody does not protect assets still left with a platform or remove risks such as key loss and mistaken transfers.
What should you check? Custody and insolvency terms, use of customer assets, withdrawal limits and fees, and the provider’s legal entity and jurisdiction. Key protection, backups and recovery, transaction verification, supported assets and networks, and any wallet or transfer fees.

Labels alone do not establish who controls an asset. The UK Financial Conduct Authority’s PERG 18 guidance says control depends on the actual means a firm has to bring about a transfer. SEC staff’s “Crypto Asset Custody Basics for Retail Investors” explains the responsibility that comes with managing your own keys.

Check the exchange’s legal and custody arrangements

Before leaving a significant balance on a platform, identify the exact company named in your customer agreement—not just the brand or app. Note where that company is established and which terms govern your account. A provider’s legal status and the protections available can differ by country, service, and contracting entity.

  • Read the custody and insolvency terms. Look for what the agreement says about ownership, segregation, and customer claims if the provider fails.
  • Ask how customer assets are handled. Find out whether the provider may lend, pledge, or commingle them with its own assets or other customers’ assets. SEC staff identifies these as important questions for customers to ask.
  • Check withdrawal conditions. Review limits, processing rules, supported assets and networks, fees, and any conditions that could delay or prevent a transfer.
  • Understand who controls access. Determine who holds or controls the keys and whether another company can authorize, block, or carry out a transfer.
  • Check the relevant regulator and law. Do not assume a rule that applies in one jurisdiction protects every service or account.

Do not mistake proof of reserves for proof of solvency

A proof-of-reserves report can provide limited evidence about assets at a particular time. It may not show all liabilities or what happened between snapshots. Investor.gov cautions that proof-of-reserves is not subject to audit requirements comparable to a financial-statement audit and that it alone does not establish that a company can meet all customer liabilities.

Read what a report actually covers, including its date, assets, and stated limitations. Do not treat a snapshot as a complete picture of the exchange’s finances, customer claims, or ability to return your funds.

Know what deposit insurance does—and does not—cover

In the United States, FDIC deposit insurance covers qualifying deposits at insured banks; it does not insure crypto assets or cover the failure of a non-bank crypto exchange, custodian, broker, or wallet provider. The FDIC’s 28 July 2022 fact sheet also makes clear that a relationship between a crypto company and an insured bank does not turn crypto holdings into insured deposits.

If you hold fiat currency through a platform, check whether it is actually placed in an eligible deposit account at an insured bank and understand whose name the account is in and what terms apply. Do not extend any possible protection for qualifying bank deposits to crypto held on the platform or to the exchange itself.

Understand which protections depend on your location

Some legal safeguards apply only to covered providers and services in a particular jurisdiction. They should not be treated as universal guarantees.

  • European Union: MiCA Articles 70 and 75 set safeguards for covered crypto-asset service providers. Article 70 addresses protecting client ownership rights and preventing providers from using clients’ crypto-assets for their own account. Article 75 addresses custody, including legal segregation from the provider’s estate in clients’ interests under applicable law. Whether these provisions apply depends on the provider and service.
  • United States: FDIC deposit insurance applies to qualifying deposits at insured banks, not crypto assets or non-bank crypto-company failure.
  • United Kingdom: FCA Handbook PERG 18 addresses the regulatory classification of cryptoasset activities and how control is assessed. It is UK-specific guidance, not a general guarantee of recovery.
  • Switzerland and cross-border custody: FINMA’s 12 January 2026 notice highlights that holding assets with a foreign custodian can add insolvency-law complications. The law governing a provider’s home jurisdiction may matter if it fails.

If you choose self-custody, prepare before transferring

Self-custody shifts responsibility from the exchange to you. SEC staff guidance notes that a lost, stolen, damaged, or hacked wallet can lead to permanent loss. A hardware wallet may help manage keys, but it does not protect assets still held by an exchange or eliminate key-management, recovery, or user-error risks.

  1. Learn the wallet’s recovery process. Understand what the recovery phrase or other backup does, where it must be stored, and how you would restore access if the device were lost or damaged.
  2. Protect key material. Never share a private key or seed phrase. Keep recovery material secure and separate from devices or accounts that could be compromised.
  3. Secure related online accounts. Use a strong, unique password and multifactor authentication where available. Be alert to phishing messages that ask for credentials or recovery material.
  4. Verify the transaction details. Before sending, confirm the destination address, asset, network, and withdrawal terms. A transfer to a wrong address or incompatible network may not be reversible.
  5. Start with a tolerable amount. If you are unfamiliar with the process, first transfer only an amount you could tolerate losing through a mistake. This reduces the size of a possible error; it does not guarantee a successful transfer.

Revisit your custody decision

Custody is not a one-time choice. Reassess how much you keep on an exchange as your trading needs and balances change, and review the provider’s terms, withdrawal rules, and legal entity when they change. Check current guidance from the regulator relevant to your location and the specific company that holds your assets.

This is general educational information, not an individualized legal or financial assessment. No custody arrangement eliminates all risk.
