A crypto liquidity provider (LP) supplies assets or trading capacity so other people can trade more readily. On an automated market maker (AMM) decentralized exchange, an LP typically deposits tokens into a pool and may earn a share of swap fees. In an order-book market, the term often refers to a market maker that posts buy and sell quotes while managing its inventory. These are different ways to provide liquidity, not interchangeable strategies.

What does a crypto liquidity provider do?

A liquidity provider helps a market execute trades by making assets available to buyers and sellers. In an AMM, that usually means contributing a token pair to a smart-contract pool. In an order-book venue, it usually means maintaining quotes to buy and sell assets. The shared purpose is to make trading possible with less friction; the mechanics and risks differ.

For an AMM, the pool holds reserves of two tokens and follows rules set by its protocol. A trader swaps against those reserves rather than matching directly with another trader’s order. Uniswap’s documentation describes pools as reserves of two ERC-20 tokens and says anyone can become a provider by depositing a token pair: Uniswap protocol documentation.

How does providing liquidity work in an AMM?

Depositing assets into a pool

An LP contributes the assets required by a particular pool. The pool’s rules determine how deposits are accounted for and how swaps affect its balances. In a constant-product design, the relationship between the two reserve quantities sets a pricing curve: a trade changes the reserves, which changes the next marginal exchange rate. Arbitrageurs may trade against the pool when its price diverges from broader markets, helping bring prices into line while also changing the assets held by LPs. The Bank for International Settlements (BIS) explains that fees may not be enough to offset the resulting loss relative to holding the tokens: BIS analysis of automated market makers.

Pool shares and price ranges vary by protocol version

There is no single universal LP position. Uniswap v2 represents a proportional claim on pool reserves with fungible ERC-20 pool tokens. Uniswap v3 and v4 instead let an LP select a price range for a position. Concentrating liquidity in a narrower range can make the contributed capital active over that range, but the position may become out of range as prices move. Consult the documentation for the exact protocol and pool rather than assuming that one version’s accounting applies everywhere: Uniswap’s protocol concepts and concentrated liquidity overview.

How do crypto liquidity providers make money?

AMM LPs may receive a portion of swap fees, according to the specific pool’s fee and distribution rules. The amount depends on factors such as trading activity and the LP’s position; fees are compensation for taking on risk, not a guaranteed return. Uniswap’s glossary puts it plainly: “Liquidity providers take on price risk and are compensated with trading fees.” See its protocol glossary and fee documentation.

Market makers on order-book venues may earn from the spread between buy and sell quotes, subject to their execution costs and inventory exposure. That is a different mechanism from collecting AMM pool fees. In either model, earnings are uncertain: fees or spreads can be outweighed by price changes, costs, or management mistakes. Avoid treating an advertised fee rate as a forecast of what an LP will actually keep.

What is impermanent loss?

Impermanent loss, also called divergence loss, is the performance gap between an LP position and simply holding the deposited assets after their relative prices change. It describes relative performance, not necessarily a nominal loss: the position’s value could rise and still underperform the hold-only alternative. The difference can persist or become realized when liquidity is withdrawn. Trading fees can offset some of it, but they may not cover it, and waiting does not guarantee recovery. Uniswap explains the concept in its glossary; the BIS discusses how fees and price divergence interact in its AMM analysis.

What risks should an LP consider?

Providing liquidity exposes a participant to more than token-price changes. Risks and practical considerations vary by pool and protocol, and can include:

  • Price volatility and divergence: relative token-price moves change the pool’s asset mix and can leave the LP behind a hold-only position.
  • Out-of-range positions: in concentrated-liquidity designs, a position outside its chosen range may no longer be active in the same way.
  • Smart-contract vulnerabilities: a defect or exploit can put deposited assets at risk.
  • Token and team risk: a token’s quality, its liquidity, and the reliability of its project team all matter.
  • Liquidity-management errors: selecting or maintaining a position requires decisions that can affect its exposure and fee potential.
  • Network costs and withdrawal constraints: transaction costs and pool-specific withdrawal conditions can reduce the amount or value ultimately recovered.

Uniswap Labs lists volatility, out-of-range positions, smart-contract vulnerabilities, untrusted or unverified token teams, and liquidity-management risks in its liquidity-provision risk guidance. No form of decentralization removes market or contract risk.

AMM liquidity providers and order-book market makers

Both can improve a market’s ability to execute trades, but the term “liquidity provider” should be read in context. The BIS distinguishes order-book and AMM-based decentralized exchange designs in its analysis; Chainlink also explains the role of liquidity providers.

How to assess a liquidity pool before participating

No pool can be labeled suitable for every reader based on its fee rate alone. Before committing assets, examine the specific pool and protocol across these points:

  • Mechanism: determine whether it is an AMM or an order-book market, and understand how the design handles trades.
  • Tokens: evaluate the pair, token quality, and how their prices may move relative to one another.
  • Fees and activity: check the pool’s fee rules and actual trading activity; neither establishes a guaranteed return.
  • Depth and position design: consider available liquidity and, for concentrated positions, the selected range and what happens if price moves outside it.
  • Protocol assumptions: understand contract, governance, and token-team risks.
  • Costs and access: review transaction costs, management requirements, and the pool’s withdrawal conditions.

These factors help identify the exposures involved; they do not predict the pool’s future performance.
