Evaluate an AI company by tracing revenue to paying customers and contracts, calculating a fully loaded cost of delivery, separating operating investment from product costs, and reconciling accounting profit with cash, capital spending, leases, and funding needs. Revenue growth alone says little if usage is subsidized, inference costs rise with demand, or the company must continually finance new infrastructure.
Start with the product, payer, and accounting definition of revenue
Before calculating margins, map what the company sells and who pays. Create one row for each product, customer type, contract, billing unit, and accounting treatment. An AI company may report a single total even when its economics differ radically across an application subscription, an API, a hosted model, advertising, professional services, licensing, and hardware.
Build a revenue map
| Revenue stream | Questions to answer | Common analytical trap |
|---|---|---|
| Subscriptions | What is the contracted term, renewal rate, seat count, discount, and cancellation policy? | Annual recurring revenue or bookings are treated as if they were recognized revenue or cash collected. |
| Usage-based API or cloud charges | What unit is billed: tokens, requests, minutes, images, storage, or compute time? How does usage change after credits expire? | Fast usage growth is assumed to equal profitable growth without measuring serving cost per unit. |
| Advertising | Who buys the ads, how are impressions or actions measured, and what portion is shared with partners? | Gross billings are confused with the amount the company is entitled to retain. |
| Licensing | Is the fee upfront, milestone-based, usage-based, or contingent on acceptance? | A large contract signing is counted as durable revenue before performance obligations are satisfied. |
| Professional services | What labor and subcontractor costs are required, and can the work scale without proportional hiring? | Low product margins are hidden by one-time implementation revenue. |
| Hardware and other sales | What are warranty, returns, inventory, channel, and support obligations? | Hardware revenue is blended with software metrics even though working-capital and margin behavior differs. |
For every stream, determine when revenue is recognized, whether credits or incentives reduce the amount, and whether a related party or strategic investor is a major customer, supplier, or funder. Ask management to reconcile recognized revenue, billings, bookings, annual recurring revenue, run rate, and cash receipts. These measures are not interchangeable.
Alphabet’s FY2025 Form 10-K illustrates the problem: it describes advertising, cloud infrastructure, cloud platforms and applications, subscriptions, apps and in-app purchases, and devices. It also identifies exchange rates, pricing, discounts, customer incentives, and product mix as factors affecting revenue. Alphabet reported $402.8 billion of total revenue in 2025, up 15% year over year, but that consolidated growth cannot be assigned automatically to an AI product.

Test revenue quality, not just growth
Separate durable demand from subsidized usage
- Request customer counts, cohort retention, renewal and expansion rates, average contract value, and usage by cohort.
- Identify the largest customers and calculate their share of revenue, bookings, and receivables.
- Track whether customers pay cash at market terms or receive promotional credits, free capacity, rebates, or strategic subsidies.
- Compare usage during a trial with usage after credits expire and invoices become payable.
- Bridge year-over-year growth into customer additions, retained customers, price changes, usage changes, acquisitions, and foreign-exchange effects.
A company-defined metric can be useful, but it should supplement recognized revenue and cash receipts. Ask for the metric’s written definition, period, exclusions, and reconciliation. A run rate based on one unusually large month is not equivalent to a contracted recurring base.
Check concentration and collectability
High concentration is not automatically bad; an enterprise contract can be valuable if it is profitable, renewable, and collectible. It does increase risk if one customer can terminate, renegotiate, delay payment, or is also an investor or capacity provider. Review contract termination rights, payment terms, acceptance clauses, disputes, credit notes, receivables aging, and subsequent cash collections. Revenue that is booked but not collected should not be treated as available funding for infrastructure.
Reconstruct cost of revenue and gross margin
Use the basic equations gross profit = revenue − cost of revenue and gross margin = gross profit ÷ revenue, then verify what the company places in cost of revenue. For an AI service, a useful product-level cost schedule can include:
Quick wins for a faster PC:

- Model routing, batching, caching, and utilization losses.
- Cloud hosting, accelerators, servers, storage, and data-center charges.
- Energy, cooling, network transit, and capacity reservations.
- Customer support, trust and safety, and service-level obligations.
- Data, model, or content licensing and revenue-share payments.
- Depreciation of owned equipment and amortization of relevant software or rights.
Training may support future products and appear in research and development or as a capital investment rather than current cost of revenue. Neither presentation is universally correct. Read the accounting policy and make comparisons only after aligning definitions.
Alphabet states that operating technical infrastructure includes depreciation, energy, equipment, and network capacity, and that developing and serving AI offerings can require more compute power than its historical consumer and enterprise offerings. Microsoft’s FY2026 filing says Microsoft Cloud gross-margin percentage decreased because of continued AI-infrastructure investment and growing AI-product usage, partly offset by efficiency gains. Those statements demonstrate the mechanism, not a universal margin benchmark for an early-stage company.
Calculate contribution economics by workload
For a usage product, estimate contribution margin per billed unit: price per unit − variable compute − variable network and storage − usage-linked support or partner fees. Measure the result at several workload types because a short text request, long-context request, image generation, and retrieval-heavy workflow can have very different costs. Record the model selected, hardware class, utilization assumption, and any committed-capacity discount beside each estimate.

Then calculate blended contribution margin using the actual product mix. A company can show improving average margin while a fast-growing workload is deeply negative if profitable legacy usage masks it. Conversely, a low initial margin can be rational if measured serving costs fall through model compression, batching, routing, or better utilization and customers accept prices that remain stable.

Review research and development, sales and marketing, and general and administrative expense both in absolute dollars and as a percentage of revenue. Ask whether each category contains costs that another company places in cost of revenue or capital expenditure.
Research and development
Request a split between foundational research, model training, product engineering, data operations, safety, and infrastructure. Determine which projects support current revenue and which are exploratory. Microsoft’s FY2025 report says its R&D expense includes payroll and employee costs, AI training and other infrastructure costs, third-party development and programming costs, and amortization of purchased software code and services content. Alphabet’s FY2025 report says Alphabet-level activities primarily reflect expenses related to shared AI research and development. These disclosures explain why a headline R&D ratio is not a complete product cost.
Sales, marketing, and general administration
Relate sales expense to retained gross profit rather than bookings alone. Separate commissions, channel payments, implementation labor, and nonrecurring launch campaigns. In general and administrative expense, identify legal, restructuring, acquisition, security, insurance, and stock-compensation charges. Keep unusual items visible, but show an adjusted view only with a transparent reconciliation; do not erase recurring compensation or infrastructure costs merely because they are non-cash in the current period.
Read segment and allocation notes
Shared research, central infrastructure, and corporate functions may be allocated differently across segments or not allocated at all. A reported segment operating margin is comparable only when definitions, transfer prices, and shared-cost treatment match. Ask for the allocation method and test how the result changes under a reasonable alternative.

Build a cash bridge
- Start with net income and reconcile to operating cash flow.
- Separate receivables, payables, deferred revenue, inventory, and other working-capital movements.
- Add back depreciation, amortization, and stock compensation, while recognizing that these non-cash charges may represent real future replacement or dilution costs.
- List capital expenditure for servers, networking, construction, and tooling, distinguishing owned assets from leased capacity.
- Include lease payments, financing arrangements, minimum cloud or power purchases, and take-or-pay commitments.
- Define free cash flow exactly as the company does, then present an alternative definition if it excludes material infrastructure or lease payments.
Alphabet’s FY2025 Form 10-K reported $164.713 billion of net cash provided by operating activities and $120.291 billion of net cash used in investing activities for 2025; the company attributed part of the increase in investing cash use to technical-infrastructure investment. These are consolidated figures for a diversified public company, not an AI-specific profitability measure. The filing’s liquidity and contractual-commitment disclosures show why cash sources and obligations must be read alongside the income statement.
Measure runway under scenarios
Calculate months of runway from unrestricted cash and marketable securities, expected operating cash burn, committed capital spending, debt service, and minimum purchase obligations. Use at least three cases: demand and margin improve, demand grows but margins stay flat, and demand slows while infrastructure commitments remain. A forecast that reaches break-even only if every reserved capacity block is fully utilized is not a conservative plan.
Assess the path to profitability with unit economics
A credible path has two linked parts: positive or improving economics per customer or workload, and enough liquidity and capacity to reach the scale at which those economics matter.
Identify the required inflection points
- Price realization: customers renew at published or negotiated prices after credits and discounts decline.
- Serving efficiency: compute, energy, network, and support cost per unit falls through utilization, routing, batching, smaller models, or hardware improvements.
- Mix: higher-margin products grow faster than low-margin services or implementation work.
- Retention: cohorts renew and expand, reducing the sales spend required for each dollar of recurring revenue.
- Fixed-cost absorption: existing facilities and teams support more billable demand without proportional additions.
- Capital discipline: new data-center, power, and equipment commitments match contracted or credibly forecast demand.
Write each inflection as a measurable condition, such as a serving-cost target, renewal cohort, utilization level, or contract threshold. Then state the date and cash required to reach it. Avoid a single management forecast without sensitivity to price, usage, gross margin, hiring, and capital expenditure.
Distinguish operating break-even from cash break-even
Operating profit can be positive while cash remains negative because the company is expanding infrastructure, paying for equipment before revenue arrives, or collecting customer cash later than it pays suppliers. Conversely, deferred revenue can temporarily improve cash before the related service is delivered. Track both operating margin and cash generation, with capital commitments shown separately.
Compare two AI companies or scenarios consistently
Use identical periods, units, and definitions. The following framework prevents a high-growth company from appearing superior merely because it reports a narrower cost boundary.

What public filings can—and cannot—tell you
Large public-company filings provide useful examples of disclosure and accounting mechanics, but they do not establish the unit economics of a private AI company or even a standalone AI product inside a diversified group.
| Company and period | Reported figure or statement | Proper use |
|---|---|---|
| Alphabet, FY2025 | $402.8 billion revenue; 15% year-over-year growth | Illustrates consolidated scale and the need to separate AI from non-AI businesses. |
| Alphabet, FY2025 | $162.535 billion total cost of revenues, equal to 40% of revenue | Shows a company-wide cost boundary, not an AI-service margin. |
| Alphabet, FY2025 | $61.087 billion R&D expense, equal to 15% of revenue | Demonstrates the magnitude of research investment and shared-cost questions. |
| Alphabet, FY2025 | Google Cloud operating income of $13.910 billion | Provides a segment example, not a model-specific income statement. |
| Alphabet, FY2025 | $164.713 billion operating cash flow and $120.291 billion investing cash use | Shows why infrastructure investment must be analyzed with cash flow. |
| Microsoft, FY2026 | Microsoft Cloud gross-margin percentage decreased, citing continued AI-infrastructure investment and growing AI-product usage, partly offset by efficiency gains. | Demonstrates that rapid AI usage can pressure margins even at large scale. |
Alphabet states: “The costs associated with operating our technical infrastructure – depreciation, energy, equipment, and network capacity – are expected to significantly increase as developing and serving AI offerings require more compute power than our historical consumer and enterprise offerings.” Microsoft states: “Gross margin percentage decreased slightly driven by continued investments in AI infrastructure and growing AI product usage, offset in part by efficiency gains across the Microsoft Cloud.” Both are official filing statements, not forecasts for another company.
Request a diligence package and test it
For a private company, ask for evidence rather than accepting a slide with a single margin number.
- Monthly income statements, balance sheets, cash-flow statements, and general-ledger mappings for at least 24 months where available.
- Revenue by product, customer, geography, contract type, and recognized-versus-billed status.
- Customer cohorts, renewal data, concentration, credits, refunds, and receivables aging.
- Cloud, hosting, model-licensing, data, support, and partner invoices tied to workloads.
- Inference and training utilization reports, hardware inventory, depreciation schedules, and capacity reservations.
- Headcount and compensation by engineering, research, sales, support, and administration.
- Capital-expenditure plans, leases, power contracts, minimum purchases, debt terms, and covenants.
- Cash forecast with base, downside, and upside cases, including the financing required in each case.
- Definitions and reconciliations for ARR, bookings, billings, run rate, adjusted EBITDA, and free cash flow.
Red flags and how to resolve them
Revenue rises while cash collections do not
Inspect receivables aging, acceptance clauses, credits, related parties, and subsequent receipts. Recast growth using collected cash and conservatively recognized revenue.

Usage grows but each request loses money
Measure cost by workload and cohort, then test pricing, routing, model size, utilization, and customer mix. Growth is not self-funding when variable cost rises faster than realized price.
Profit depends on adjusted exclusions
Reconcile every adjustment to audited or management accounts. Treat recurring stock compensation, infrastructure, legal, and restructuring costs according to their economic recurrence, not the label attached to them.
Break-even requires another financing round
Model dilution, debt service, covenants, and the possibility that funding arrives later or on worse terms. A profitability plan is credible only when the company can reach its operating milestones with realistic liquidity.
Keep the analysis reproducible
Maintain a dated worksheet or accounting system with one line for each revenue stream, cost category, assumption, contract, and commitment. Store the source document, period, currency, treatment, and confidence level beside every number. Version the model when pricing, utilization, model routing, or capacity changes. This record makes it possible to explain why a margin moved and to distinguish an operating improvement from a reclassification.
The final assessment should answer four questions plainly: Is revenue identifiable, collectible, repeatable, and attributable to the AI product? Does the product earn a contribution after the full cost of delivery? Can operating investment and infrastructure commitments be funded? Are there measurable, evidence-backed improvements that can carry the company to cash and operating break-even?
