A lead investor is not only a source of cash. It may also own interests in your competitors, control several funds, receive confidential information, hold a board seat, and possess consent rights over your next financing or sale. Before signing, verify the adviser and fund identities, read the latest Form ADV and supplements, map portfolio and affiliate overlap, obtain the investor’s written allocation and conflict procedures, and have independent startup counsel compare every document with current venture-capital model terms.

Proceed only when conflicts are disclosed, the mitigation is specific and enforceable, and the governance package still lets you operate, raise capital, and sell the company. Vague assurances, undisclosed affiliates, unilateral vetoes, or broad information rights are reasons to renegotiate or walk away.

What a lead investor’s conflict can affect

A conflict exists when the investor’s duty or incentive toward another fund, company, client, affiliate, or transaction could affect its decisions for your company. The issue is not that every conflict is disqualifying. The practical test is whether you can identify it, understand who controls it, and bind the investor to workable protections.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Competitive exposure: another portfolio company, sister fund, special-purpose vehicle (SPV), continuation vehicle, or strategic affiliate may compete with you, buy from you, hire from the same market, or become a potential acquirer.
  • Information exposure: a board member, observer, or investment professional may receive your product plans, pricing, customer information, technical roadmap, hiring plans, or financing discussions while working with an overlapping company.
  • Capital-allocation exposure: the manager may have to divide a new investment or follow-on reserve among parallel funds, co-investment vehicles, and later funds with different economics.
  • Governance exposure: consent rights, board influence, transfer restrictions, or side-letter rights can make a financing, option-pool increase, acquisition, or sale harder to complete.
  • Economic exposure: management fees, carried interest, transaction or monitoring fees, expense allocations, recycling provisions, or incentives to mark, extend, or exit an investment can influence advice.

Conflict diligence should therefore cover both the fund’s written disclosures and the legal documents that give the investor power. A clean Form ADV does not replace a portfolio review, and a friendly partner does not cure a one-sided veto clause.

Build a complete conflict map before signing

Map every potentially overlapping entity

Request a current list of portfolio companies and an organizational chart showing the adviser, each fund, parallel funds, SPVs, continuation vehicles, co-investment vehicles, and strategic or operating affiliates. Ask specifically about companies that overlap your product, customers, data, suppliers, technology, or hiring market. Include entities that could acquire your assets or become a buyer in a future exit.

Do not limit the review to the fund making the investment. A later fund or an affiliate may have different rights and a separate team, yet still be inside the manager’s information and allocation system. Ask which entities may invest in you, your competitors, or a potential acquirer, and who has authority to approve those investments.

Test information use and recusals

Ask what happens when the investor has exposure to both sides of a competitive situation. Obtain the proposed information-barrier rules: which people are recused, what systems restrict access, who decides whether a conflict is material, and how long the restriction lasts. Clarify whether the conflicted partner can attend your board meetings, receive board materials, vote on an investment committee, or participate in a sale process.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Request examples of recusals or firewalls, described without disclosing another company’s confidential information. A policy that merely says the manager “may” restrict information is weaker than a written process identifying mandatory recusals, restricted data, and an independent decision-maker.

Identify affiliate and dual-role transactions

Ask whether the manager, an affiliate, or another client can invest in your company on different terms, provide services, lend money, purchase assets, or acquire the company. An affiliate might receive a fee, preferential access, or a non-pari-passu allocation. Require disclosure of any transaction in which an affiliate could be on the other side of your deal, and ask how pricing, approval, and conflicts review would work.

Review Form ADV and the adviser’s identity

Collect the correct identifiers

  1. Ask for the fund’s exact legal name, the investment adviser’s legal entity, the fund or filing number, and the names of the partners responsible for the relationship.
  2. Use the SEC’s Investment Adviser Public Disclosure (IAPD) system to confirm the adviser’s identity, registration status, disciplinary information, and available filings.
  3. Download the latest Form ADV brochure and every applicable brochure supplement. Save the filing date and the version reviewed so later changes can be detected.

IAPD is the official identity and filing source. The SEC explains that advisers must provide prospective clients with brochures and supplements written in plain English and disclose other business activities and material conflicts. Read those disclosures as a map of areas to investigate, not as a substitute for asking about your specific competitive market.

What to look for in the brochure

  • Other business activities: operating companies, advisory work, broker-dealer or lending activities, and relationships that could put the manager on both sides of a transaction.
  • Fees and compensation: management fees, carried interest, transaction or monitoring fees, expense allocations, and any fee offsets or rebates.
  • Performance and valuation incentives: incentives to mark an asset, extend a holding period, recycle proceeds, or exit at a particular time.
  • Participation in transactions: co-investment, allocation, affiliated-fund participation, and non-pari-passu arrangements.
  • Conflicts procedures: committees, allocation policies, codes of ethics, information barriers, and procedures for material nonpublic information.

Compare the brochure with the answers you receive from the deal team. A mismatch—such as an undisclosed business activity, a different description of allocation authority, or a partner who is not identified as a decision-maker—requires an explanation in writing.

Ask how opportunities and follow-on capital are allocated

Allocation conflicts arise when one opportunity fits more than one affiliated fund or vehicle. SEC-filed disclosures commonly describe an allocation policy or a conflicts-oversight committee for these situations, but the existence of a policy does not tell you how your company will be treated.

Questions about the initial round

  • Which funds and vehicles were eligible for this investment?
  • Who decided the allocation, and can a later fund or affiliate receive a different price, security, or information package?
  • What happens if an affiliated fund was not eligible for this round but later wants exposure?
  • Can the manager move an allocation between funds after signing, and what notice or consent would you receive?

Questions about reserves and later rounds

  • How are follow-on reserves divided among parallel funds, co-investment vehicles, and later funds?
  • Does a fund have a pro-rata or super-pro-rata right, and can another vehicle exercise that right instead?
  • What happens if the lead declines to participate in a future round?
  • If another fund in the family leads a later round, who receives your confidential information and who controls the terms?

Request a plain-English summary of the allocation policy and the role of any conflicts committee. The summary should explain priority, eligibility, oversubscription, follow-on reserves, and what happens when funds have different mandates or remaining lives. You do not need another fund’s confidential data; you do need a process that can be tested against your financing timetable.

Understand whether the lead can fund a competitor

In many venture structures, an investor can finance a competing company unless a contract, fiduciary obligation, or applicable law limits it. Do not assume that a partner’s verbal promise creates a restriction. Ask the lead to identify current and planned portfolio companies that overlap your product, customers, data, or hiring market, then negotiate written protections tailored to the overlap.

Protections to request

  • Confidentiality and no-use language: information received from your company may be used only to monitor and exercise rights in your investment, not to improve or advise a competitor.
  • Recusal: named personnel are excluded from your confidential information, board materials, and decisions involving an overlapping company.
  • Information barriers: access controls, separate deal teams, restricted data rooms, and a process for handling material nonpublic information.
  • Notice and escalation: a commitment to notify you when a material conflict is identified and to identify an independent contact for the issue.
  • Defined scope: a description of what counts as a competitor, including geography, product line, customer segment, and time period.

Balance is important. A restriction so broad that it prevents the investor from pursuing its stated strategy may be rejected or become meaningless. A restriction so narrow that it covers only an identical product name may not protect you. Tie the language to the actual source of risk and specify what the investor must do when the risk appears.

Provision How it can create leverage Questions to ask
Board seat A director may influence budgets, hiring, strategy, financing, and a sale process while owing duties under the company’s governing law. Who appoints and removes the director? What happens on a conflict? Can the seat convert to an observer role?
Board observer right An observer may receive the same sensitive materials without voting, creating information leakage or competitive exposure. Can the company exclude the observer for a conflict, privilege, or sensitive portion of a meeting?
Protective provisions Investor consent may be required for a new financing, option-pool refresh, change of control, charter amendment, debt, or sale of major assets. Which actions require consent, what threshold applies, and can a single investor block the action?
Information rights Broad or perpetual reporting rights can expose forecasts, customer data, technical plans, and financing discussions. What information is required, for how long, and can access be withheld or redacted during a conflict?
Pro-rata or super-pro-rata rights The investor may reserve a large portion of a later round, reducing room for new investors or giving it influence over pricing. Are rights limited by fund size, ownership, or availability? Can an affiliate exercise them?
Transfer restrictions Consent rights or rights of first refusal can delay a secondary sale or make a strategic transaction less attractive. When can consent be withheld, and are transfers to affiliates treated differently?
Drag-along and tag-along rights Drag rights can compel holders to support a sale; tag rights can add holders to a transaction and affect deal certainty. Who can trigger a drag, what approvals are required, and are dissenting holders protected from unequal treatment?
Redemption or buyback rights A forced repurchase can create a cash obligation or pressure the company during a weak financing market. When can the right be exercised, at what price, and is it subordinate to financing and solvency limits?
Exclusivity and future-investment rights Restrictions on speaking with other investors or obligations to offer future rounds first can reduce your financing options. How long do they last, what exceptions apply, and what happens if the lead declines?
Side letters and MFN elections A side letter may grant one investor special information, consent, fee, or transfer rights that are invisible in the main agreement. List every side letter, election, and most-favored-nation provision and identify terms that can be copied into later documents.

Focus on rights that can block a financing

Read protective provisions together with voting thresholds and the capitalization table. A consent right held by one investor is materially different from a class vote requiring a broad majority. Check whether the investor can veto issuing a new class, changing the option pool, taking on debt, or approving a down round. Confirm whether an affiliate, transferee, or successor can inherit the veto.

Focus on rights that can block or reshape a sale

Review change-of-control approvals, drag-along triggers, transfer restrictions, redemption rights, and any requirement to offer assets to an affiliate first. Ask whether the investor can withhold consent for a strategic buyer that competes with another portfolio company. The documents should state how conflicts are handled in a sale process, including recusal, confidentiality, and approval by disinterested directors or holders where appropriate.

Compare the documents with venture-capital model terms

Have independent startup counsel mark up the term sheet, charter, stock-purchase agreement, investors’ rights agreement, voting agreement, right-of-first-refusal agreement, side letters, and any management or services agreement. Compare deviations with the current model-document library of the National Venture Capital Association. The association describes its models as industry-embraced documents intended to establish norms, present options, avoid bias, reduce transaction costs, and identify traps.

The goal is not to force identical wording. A deviation may be justified by the company’s stage, security, jurisdiction, or investor structure. Counsel should identify what changed, who benefits, what future action it can restrict, and whether the protection has a reciprocal or time-limited form. Ask for a written explanation of any provision that is broader than the model norm.

Documents that commonly hide conflict terms

  • Side letters granting special information, board, fee, or consent rights.
  • Voting agreements that change the practical effect of protective provisions.
  • Management, monitoring, consulting, or service agreements with an affiliate.
  • Subscription or allocation letters that reserve rights for another fund or vehicle.
  • Most-favored-nation elections that allow an investor to adopt favorable terms later.
  • Confidentiality provisions that permit broad internal sharing with affiliates.

Send a written question set to the lead

Written answers create a record that counsel can compare with the documents. Adapt the following questions to your market and attach a definition of “competitor” that reflects your actual risk:

  1. Which current or planned portfolio companies overlap with our product, customers, data, or hiring market?
  2. Which funds and affiliates may invest in us, our competitors, or a potential acquirer?
  3. How are opportunities and follow-on reserves allocated across parallel funds and vehicles?
  4. What is your process for recusal, information barriers, and handling material nonpublic information?
  5. Can any affiliate transact with us, lend to us, buy our assets, or invest on terms different from this round?
  6. Which fees, expenses, monitoring arrangements, or carry structures could affect your advice to us?
  7. What actions require your consent, and can those rights block a financing, option-pool refresh, acquisition, or sale?
  8. Will you agree to confidentiality, no-use-of-information, and recusal language tailored to our competitive market?
  9. What happens if you decline to participate in a future round, or if another fund in your family leads it?

Ask the lead to identify the person responsible for answering each category and to confirm that the answers apply to all relevant affiliates, not merely the investing fund.

Use references to test behavior, not just reputation

Conduct separate reference calls with founders from successful investments, difficult or failed investments, companies that declined the fund, and co-investors. Ask for concrete examples rather than general impressions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Did the investor fund or advise a direct competitor after receiving confidential information?
  • Were board materials restricted when a conflict appeared?
  • Did the lead honor pro-rata commitments and explain a decision not to follow on?
  • How did the partner behave in a down round, bridge financing, acquisition, or disagreement over strategy?
  • Were fees, expenses, monitoring arrangements, and affiliate transactions disclosed before approval?
  • Did the investor use a veto or transfer right to delay a financing or exit?
  • Did the fund keep confidentiality promises after the relationship ended?

Ask co-investors whether allocation decisions were transparent and whether different funds received different economics or information. A pattern across references is more informative than one enthusiastic founder.

Compare multiple viable leads on the same axes

If two or more investors remain viable, score them against identical questions rather than choosing on valuation alone.

Comparison axis Evidence to collect Why it matters
Portfolio and affiliate overlap Current portfolio, planned investments, fund-family chart, and strategic affiliates Shows where competition, acquisition, or information leakage could arise
Allocation and follow-on incentives Eligibility rules, reserve policy, committee process, and treatment of later funds Indicates whether support is dependable when the company needs capital
Information-barrier quality Recusal triggers, restricted teams, data access, and conflict contact Determines whether sensitive information can be contained
Board and veto rights Consent list, thresholds, seat or observer terms, and successor rights Shows whether one investor can block financing or a sale
Pro-rata and side-letter scope Ownership limits, super-pro-rata language, MFN terms, and special rights Reveals how much room remains for future investors and decisions
Fee and expense conflicts Form ADV disclosures, fee offsets, affiliate arrangements, and expense rules Identifies incentives that may affect advice or transaction choices
Reference-check evidence Accounts from wins, losses, decliners, and co-investors Tests whether written policies match conduct
Willingness to document mitigation Redlined confidentiality, recusal, no-use, and governance terms Separates enforceable protection from verbal reassurance

Decision rule: proceed, escalate, or walk away

Proceed

  • The adviser, funds, affiliates, and decision-makers are identified.
  • Portfolio and allocation conflicts are disclosed clearly enough to evaluate.
  • Recusal, confidentiality, no-use, and information-barrier protections are specific and enforceable.
  • Protective provisions and side letters leave the company able to raise capital, refresh its option pool, operate, and pursue a sale.
  • References support the investor’s stated behavior.

Escalate for negotiation or specialist advice

  • The investor discloses an overlap but proposes controls that are incomplete, discretionary, or limited to one partner.
  • A board observer or information right is broader than the company can safely provide.
  • Allocation or follow-on answers are general and need a written policy summary.
  • Affiliate services, lending, asset purchases, or different investment terms are possible but not yet documented.
  • Consent thresholds could delay a financing or sale and require a narrower scope, sunset, or disinterested approval mechanism.

Walk away or pause signing

  • The fund refuses to identify relevant affiliates or explain allocation.
  • It will not accept workable confidentiality, no-use, or recusal terms in a clearly competitive market.
  • It seeks unilateral or unusually broad vetoes over financing, option-pool changes, acquisitions, or sales.
  • It relies on “trust us” assurances while resisting written controls.
  • References show competitor funding, misuse of information, unexplained follow-on behavior, or pressure during an exit.

Important limits of this framework

This is a cross-jurisdiction diligence framework, not a legal opinion. Conflict rules, fiduciary duties, disclosure obligations, registration requirements, and the enforceability of confidentiality or veto provisions depend on the company’s governing law, the investor’s structure, and the final agreements. A fund-specific conclusion requires the named investor, relevant jurisdiction, and complete documents. Have independent counsel review those facts before signing.
