For short-term cash, choose between a liquid fund and an arbitrage fund by matching the scheme’s redemption terms and potential NAV movement to your cash deadline—not by assuming either fund guarantees returns. Liquid funds hold short-maturity debt securities; arbitrage funds use offsetting cash-market and futures positions. Check the exact scheme, your tax position and when you may need the money before investing.
How the two fund categories work
Liquid funds
AMFI defines liquid funds as schemes investing in securities with maturities of up to 91 days. Their portfolios are short-term debt and money-market instruments. The category definition describes the permitted maturity, not a guaranteed return or a promise that money will reach your bank by a particular time. AMFI’s category definitions
Arbitrage funds
Arbitrage funds seek to capture price differences between an asset in the cash market and its futures contract, typically using offsetting positions. In the cited Parag Parikh Arbitrage Fund factsheet, the scheme invests predominantly in arbitrage opportunities and puts the balance in debt and money-market instruments. The actual portfolio and strategy implementation are scheme-specific. Its July 2026 factsheet says there is no assurance or guarantee that the scheme objective will be achieved. Compare the factors that matter for short-term cash
| Decision factor | Liquid fund | Arbitrage fund |
|---|---|---|
| Main return source | Short-maturity debt and money-market securities; AMFI’s category definition sets a maximum maturity of 91 days. | Cash-and-derivatives arbitrage; the cited scheme also invests its balance in debt and money-market instruments. |
| Interim value | NAV can change as security values change. AMFI’s NAV explanation | Value depends on available opportunities and implementation. The cited scheme does not assure or guarantee its objective. |
| Access and exit load | Check the scheme’s cut-off, redemption facility, settlement terms and exit load. Loads can apply: the Baroda BNP Paribas Liquid Fund’s February 2026 factsheet lists a declining load for days 1–6 and zero from day 7. | Check the same scheme-specific details; the category name does not establish a redemption speed or holding period. Exit loads vary by scheme. SEBI’s exit-load explainer |
| Tax | Apply the rules for the scheme, acquisition and redemption dates, and your tax circumstances. | Tax treatment depends on whether the scheme qualifies as equity-oriented, the holding period, transfer date and your circumstances. Do not assume it is more tax-efficient for you. |
| Costs and portfolio | Compare the plan’s expense ratio, portfolio quality and current factsheet. | Compare the plan’s expense ratio, current arbitrage conditions, portfolio disclosures and factsheet. |
The Baroda example is a dated scheme illustration, not a rule for all liquid funds. Consult the current factsheet and scheme documents before investing. Baroda BNP Paribas Liquid Fund, February 2026 factsheet

Match the fund to your cash deadline and risk tolerance
- Money needed on a firm, near-term date: First confirm the scheme’s redemption cut-off, settlement conditions and load for your intended holding period. If the cash date cannot slip, do not rely on the category label as a promise of availability.
- You can tolerate some interim NAV movement: Compare the exact schemes’ portfolios and strategies. A liquid fund’s short maturities do not make its NAV a guaranteed amount; an arbitrage fund’s offsetting positions do not guarantee a positive result.
- Your holding period may change: Check how the exit load changes over time and whether the tax consequences differ if you redeem on a different date.
- You are choosing based on tax: Work from the current rules and your own acquisition, transfer and tax details rather than a blanket claim that one category is better.
Check scheme terms before placing an order
- Set the cash date. Decide when the money must be available and whether that date is flexible.
- Read current scheme documents. Check the latest factsheet and scheme information document for portfolio, expenses, exit load and redemption arrangements.
- Verify transaction timing. Confirm the applicable cut-off and NAV rules, redemption facility and settlement conditions for the scheme and transaction channel.
- Consider possible NAV variation. AMFI explains that NAV changes as the value of securities changes; neither fund category should be treated as a deposit or a guaranteed return. AMFI: Net Asset Value (NAV)
- Check tax for your dates and circumstances. AMFI’s tax overview says the Finance (No. 2) Act 2024 amended section 50AA from FY 2025–26 for debt-oriented schemes meeting its definition, and also summarizes provisions for equity-oriented funds. The Income Tax Department’s page states that it reflects the Income-tax Act as amended by Finance Act 2026. Confirm the law applicable to your transfer date and circumstances with an appropriate tax professional or current official guidance. What the comparison cannot establish
Category descriptions and dated factsheets do not identify a universal winner or establish which fund will deliver the better outcome over your particular holding period. A scheme’s return depends on its portfolio, market conditions, expenses and your tax treatment. Compare specific schemes against your cash date and circumstances rather than choosing from category labels alone.
