A Babylon Labs proposal for Aave V4 would let users borrow against bitcoin that stays on the Bitcoin network, but liquidations would still settle first in WBTC. If the seized bitcoin vault cannot cover the WBTC borrowed for that liquidation, the shortfall would be recorded as a deficit to the Aave Hub. This is a proposed design, not confirmed production functionality: the available governance material does not establish a final vote or launch date.
What the proposal is designed to do
The proposal describes two Aave V4 Spokes built around Babylon Trustless Bitcoin Vaults:
- Core Lending Spoke: lets a borrower lock native BTC in a vault and borrow supported assets on Aave.
- BTC Vault Swap Spoke: supplies an immediately transferable settlement asset during liquidation, while the seized Bitcoin vault is handled afterward.
The governance post says the vault uses a Taproot UTXO on Bitcoin and that redemption follows on-chain rules. Babylon Labs characterizes the model as “No wrapping, no bridging, no custodians.” That wording describes the proposed vault structure; it does not mean BTC becomes an ERC-20 token or that the design has already launched.
Why WBTC is part of a native-BTC market
Bitcoin held in a vault cannot be transferred through ordinary ERC-20 contract calls. A liquidation on an Aave-compatible chain, however, needs an asset that can move immediately between contracts and wallets. WBTC is a 1:1 multichain tokenized representation of bitcoin intended to make BTC liquidity usable in smart-contract applications.

The proposed settlement therefore separates collateral ownership from liquidation payment. The borrower’s collateral remains a Bitcoin vault, while the liquidator receives WBTC on the smart-contract chain. The vault can then be sold and redeemed for underlying BTC later, rather than forcing the liquidator to wait for Bitcoin transaction confirmation and vault-specific redemption steps.
How a liquidation can become a Hub deficit
- Collateral is locked. The borrower deposits native BTC into a Trustless Bitcoin Vault represented by a Taproot UTXO and draws an Aave loan.
- The position becomes liquidatable. A price move, debt growth or another risk-parameter condition can leave the account below the required collateralization level. The exact thresholds and oracle configuration were reserved for a follow-up ARFC.
- The Swap Spoke borrows WBTC. To make liquidation permissionless, the spoke borrows WBTC from the Aave Hub and transfers WBTC to the liquidator.
- The seized vault is held for later sale. The liquidator receives a liquid asset immediately; the Bitcoin vault is not necessarily redeemed in the same transaction.
- An arbitrageur buys and redeems the vault. The proposal allows an arbitrageur to purchase the seized vault at its current value less a reserved margin, then redeem the underlying BTC under the vault rules.
- The protocol measures the result. If the vault no longer covers the WBTC debt owed to the Hub, the unpaid amount is reported to the Hub as a deficit.
A deficit is therefore a defined loss-accounting path, not the automatic outcome of every liquidation. It appears only when the value recovered from the Bitcoin vault, after the proposed margin and settlement economics, is insufficient to repay the WBTC borrowed from the Hub.

Native BTC and WBTC: what changes for users and the protocol
| Consideration | Proposed native-BTC collateral | WBTC settlement asset |
|---|---|---|
| Custody | BTC remains on Bitcoin inside a Trustless Bitcoin Vault. | Uses a tokenized representation of bitcoin on a smart-contract network. |
| Settlement speed | Redemption depends on Bitcoin transactions and the vault’s on-chain rules. | Can transfer on the smart-contract chain in the same way as other ERC-20 assets. |
| Composability | Requires the proposed Aave Spokes and vault architecture. | Works directly with ERC-20 DeFi applications. |
| Liquidation exposure | Depends on oracle accuracy, vault economics, arbitrageur and challenger liveness, and the ability to redeem the seized BTC. | Provides the liquidator’s immediate payment but creates a WBTC repayment obligation to the Hub. |
| Governance status | Described in a temperature-check proposal; implementation details remain pending. | Already used as an Aave collateral and borrowing asset, including the cited Ethereum-market snapshot. |
Why the WBTC pool matters to Aave
WBTC gives the design a settlement rail that existing DeFi contracts understand. The proposal also argues that using WBTC for liquidations could create additional borrowing demand for an asset already supplied on Aave.

A WBTC Network snapshot cited in the source material reported more than $2 billion of WBTC supplied to Aave’s Ethereum market and approximately $67 million borrowed, with figures stated as of September 9, 2026. Those numbers are a dated snapshot, not a live balance or a guarantee of available liquidity when a liquidation occurs.

The same dependence creates a risk boundary: a native-BTC market can avoid wrapping the borrower’s collateral while still relying on WBTC liquidity at the moment a position is closed. Thin liquidity, a WBTC price deviation, or a delay in finding an arbitrageur could increase the chance that the recovered vault value falls short of the WBTC obligation.
What remains unresolved before deployment
Aave Labs said it supported moving the temperature check forward, but the governance post identified several items for a follow-up ARFC rather than finalizing them in the initial proposal:

- risk parameters and collateral factors;
- oracle configuration and price-update behavior;
- supply and borrow caps;
- interest-rate strategy;
- trust assumptions for the vault, challengers and other participants; and
- the operational handling of a Hub deficit.
The available material does not establish a completed governance vote, a production deployment, or a launch date. Those distinctions matter: a temperature check signals community direction, while an ARFC and later votes would need to approve concrete parameters and implementation.

Borrowers
Borrowers would gain exposure to Bitcoin-backed borrowing without depositing a wrapped token, but their liquidation outcome would still depend on WBTC market conditions and the vault’s redemption process. A lower BTC price can make a position liquidatable before the underlying vault is easy to sell.

Liquidators
Liquidators would receive WBTC rather than waiting to receive native BTC. They would need to account for WBTC liquidity, the reliability of the oracle, and the possibility that the seized vault requires a later buyer instead of instant redemption.
WBTC suppliers and Aave governance
Suppliers provide the liquidity that the Swap Spoke would borrow for liquidation. Governance would need to decide how much WBTC can be borrowed, how deficits are recognized, and which backstops apply if arbitrageurs or challengers do not act promptly.
The practical takeaway
The proposal does not eliminate tokenized bitcoin from native-BTC lending; it moves WBTC to the liquidation and settlement leg. That design can keep collateral on Bitcoin while preserving an ERC-20 payment path, but it also makes the Aave Hub the place where any recovery shortfall is recorded. Until the follow-up risk design is approved and deployed, the WBTC deficit mechanism should be understood as a proposed protocol behavior rather than a live loss event.
