A long-short fund buys investments it expects to rise and sells borrowed investments it expects to fall or underperform. The two positions can reduce some market exposure, but they do not make the fund risk-free or automatically market neutral. Results depend on the relative performance of both sides, position sizes, leverage, factor and sector exposures, trading and borrowing costs, and fees.

The label covers materially different vehicles. A private hedge fund, a registered mutual fund, and an exchange-traded fund can all use long-short techniques while offering different access rules, disclosures, liquidity, and investor protections.

What a long-short fund actually does

The strategy has two linked but distinct trades:

  • Long positions: The fund owns securities because the manager expects their prices to appreciate or to outperform a chosen comparison.
  • Short positions: The fund borrows securities and sells them. If the price falls, it can later buy the shares back for less, return them to the lender, and retain the difference before costs. If the price rises, the fund must buy them back at a higher price, creating a loss.

A manager can use the short book to offset market or industry exposure, or can use it as a separate source of return. A portfolio with both legs may therefore be partly hedged, directionally bullish or bearish, or close to market neutral at a particular moment. Its mandate and actual exposures matter more than its name.

Short losses have no fixed ceiling: a share can theoretically keep rising, while a long position cannot lose more than the amount invested in that security. Borrow availability, lending fees, margin requirements, recalls and execution conditions also affect whether a short thesis can be implemented as planned.

Gross exposure, net exposure and why “hedged” is not “safe”

Gross exposure measures the scale of the long and short positions together. A portfolio with $120 of longs and $80 of shorts for every $100 of investor capital has 200% gross exposure. Net exposure is the difference between the two sides: $120 long minus $80 short equals 40% net long exposure.

Gross and net figures answer different questions. Net exposure indicates how much broad directional exposure remains after the short book is subtracted. Gross exposure shows how much capital is at work on both views and therefore how much selection, trading, financing and operational risk the portfolio carries. A fund with low net exposure can still have high gross exposure and substantial losses if its long and short selections move against each other.

Even equal-dollar long and short positions are not automatically neutral. The positions may differ in volatility, company size, sector, country, currency, valuation, interest-rate sensitivity or other factors. A long technology company paired with a short technology company can still lose if the long falls more than the short, even when the sector appears hedged.

How managers seek to generate returns

Long-side appreciation

The fund earns when its long holdings rise, after allowing for transaction costs, financing, management fees and any incentive fee. Selection can be fundamental, based on financial statements and company-specific research, or quantitative, using rules that rank securities by characteristics such as valuation, momentum or quality.

Short-side profits

A short contributes when the borrowed security declines. The result is reduced by stock-borrow charges, dividends or other payments owed to the lender, commissions, spreads and the cost of financing the position. A short can also be closed early because the borrow becomes unavailable or the lender recalls the shares.

Relative performance between the legs

Many long-short portfolios are designed around relative views rather than a forecast for the entire market. For example, a manager may own companies expected to outperform peers while shorting peers expected to lag. The portfolio can lose even when the broad index rises if the selected longs lag the selected shorts; it can gain in a falling market if the shorts decline more than the longs.

Market, sector and factor exposures

Returns also reflect exposure to the market, industries and systematic factors. A manager may intentionally retain a net long or net short position, or may try to neutralize one or more risks. Exposure changes as prices move and as the manager trades, so a stated objective is not a substitute for reviewing actual holdings and risk reports.

  • Fundamental long-short: Analysts select individual companies using business prospects, valuation, balance-sheet analysis and catalysts. The short thesis may involve deteriorating earnings, excessive valuation or a structural business problem.
  • Quantitative long-short: Rules or models rank securities and construct long and short baskets. The process can diversify many small positions but introduces model, data and crowding risk.
  • Sector-focused long-short: The manager concentrates on a particular industry or uses one company as a hedge for another. Concentration can make results more sensitive to industry news.
  • Directional long-short: The manager changes net exposure to express a view on the market. A portfolio that can move from net long to net short is not market neutral.
  • Market-neutral long-short: The stated goal is to keep selected market exposures near zero while seeking returns from relative pricing differences. “Near zero” is an objective, not a guarantee; factor mismatches and trading changes can leave residual exposure.

How leverage changes outcomes

Leverage means using borrowed money, derivatives or other financing to increase the size of positions relative to investor capital. It magnifies gains when the portfolio works and losses when it does not. Financing costs reduce returns, and a lender or prime broker can require additional collateral or close positions when their value falls.

Leverage can create losses even when the manager’s long and short ideas are directionally correct but move at different speeds. Forced selling during a margin call can lock in losses and remove the time needed for a thesis to play out. Read the fund’s borrowing limits, derivatives authority, margin terms and collateral policy rather than inferring them from the word “hedged.”

What returns can—and cannot—be inferred

There is no single current return expectation for the long-short category. Performance varies by strategy, market regime, leverage, concentration, implementation costs and fees. A long-short mandate does not guarantee positive results in a falling market and does not promise a stable “absolute return.”

When assessing a specific fund, examine several measurement periods and pair returns with volatility, drawdowns, net and gross exposure, leverage and an appropriate benchmark. The U.S. Securities and Exchange Commission (SEC) warns investors not to rely excessively on past performance and recommends reviewing a fund’s strategy, risks and year-to-year results.

A simple illustration

Suppose a fund has $100 of long positions and $100 of shorts, with no leverage beyond those positions. If the longs rise 8% and the shorts fall 5%, the combined trading result is approximately $13 before fees and other costs. If the longs fall 8% while the shorts rise 5%, the trading result is approximately a $13 loss. The arithmetic demonstrates relative exposure; it is not a performance prediction and ignores financing, borrow charges, dividends and trading expenses.

Main risks and costs

Market and selection risk

Long securities can decline, and shorted securities can rise. The two legs may fail to offset because of company-specific news, earnings surprises, takeovers, litigation, policy changes or simple differences in volatility.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Short-sale risk

Shorting requires a borrow and can involve recalls, rising borrow fees, limited availability and forced close-outs. A security can rise far more than expected, producing a large loss. Dividends or other distributions on borrowed shares generally have to be paid to the lender.

Liquidity and valuation risk

Some funds hold securities that are difficult to sell or value. In a stressed market, quoted prices may be unreliable and exiting a position may move the market. Private funds can limit redemptions through notice periods, lockups, gates or temporary suspensions under stated conditions.

Fees and incentive arrangements

Investor.gov describes typical hedge-fund management fees of 1% to 2% of net asset value and performance fees of 15% to 20% of profits. These are broad typical figures, not universal charges; the governing documents control the actual terms. Performance fees may be subject to a high-water mark, which generally prevents charging an incentive fee again until prior losses are recovered, or a hurdle rate that requires a minimum return first. Trading, borrowing, financing and fund expenses further reduce what investors keep.

Manager and operational risk

Results depend on the manager’s research, risk controls, valuation process, technology, counterparties and staff. Review who manages the fund, how assets are priced, how errors are corrected, what strategy limits apply and what adviser disclosures are available.

Vehicle and access risk

Private hedge funds are generally unregistered and, depending on their structure, may require investors to meet accredited-investor or qualified-purchaser standards. Registered mutual funds and ETFs operate under different rules, including public disclosures and redemption requirements. Do not assume that a registered long-short fund has the same liquidity, leverage or holdings as a private hedge fund using a similar label.

Private hedge funds, mutual funds and ETFs compared

Feature Private hedge fund Registered mutual fund Exchange-traded fund
Investor access May require accredited-investor or qualified-purchaser status, depending on structure Generally offered under registered-fund rules Generally bought and sold through a brokerage account
Disclosure Offering documents and investor reports govern; public disclosure can be limited Prospectus and shareholder reports provide required disclosures Registered-fund disclosures plus exchange-trading information
Liquidity Redemptions may be limited by notice periods, lockups, gates or suspension provisions Subject to registered-fund redemption rules and prospectus terms Shares trade during market hours, while the underlying holdings may still be less liquid
Terms to verify Leverage, valuation, fees, incentive calculation and redemption rights in the offering memorandum Prospectus, shareholder reports, costs and portfolio risks Prospectus, trading spread, costs, portfolio risks and creation/redemption mechanics

The table describes broad structural differences, not a guarantee for every product. A fund’s current prospectus or offering memorandum is the controlling source for its terms.

How to compare two long-short funds

  1. Identify the legal structure and eligibility rules. Establish whether the fund is private, a registered mutual fund or an ETF, and confirm who may invest.
  2. Read the mandate. Note the benchmark, geographic and sector scope, permitted instruments, target net exposure and whether the objective is directional or market neutral.
  3. Measure the portfolio’s actual risk. Review gross and net exposure, leverage, concentration, largest positions, shorting method and factor or sector tilts.
  4. Review results across periods. Compare multiple time horizons with an appropriate benchmark, then examine volatility, maximum drawdown and the consistency of exposure. A single strong year does not establish a repeatable process.
  5. Calculate all-in costs. Include management and incentive fees, high-water mark or hurdle provisions, fund expenses, trading costs, borrow charges and financing where disclosed.
  6. Check liquidity and valuation. Record dealing frequency, notice periods, lockups, gates, suspension language, valuation dates and the method used for hard-to-price assets.
  7. Investigate the manager and controls. Review experience, reporting, custody and prime-broker arrangements, valuation oversight, conflicts and the consistency between stated strategy and observed exposures.

For a private fund, the SEC recommends reviewing the offering memorandum and understanding assets, valuation, fees, leverage and redemption rights. For a registered mutual fund, read the prospectus and shareholder reports and consider costs alongside performance.

Questions to ask before investing

  • What exactly is the fund trying to hedge, and how is success measured?
  • What are the current and permitted gross and net exposures?
  • How much leverage can the manager use, and who can demand additional collateral?
  • How are short borrow costs, dividends and recalls handled?
  • What happens if a position cannot be valued or sold?
  • How are incentive fees calculated after losses, and is there a high-water mark or hurdle?
  • How often can investors redeem, what notice is required, and when can redemptions be restricted?
  • Do the portfolio, risk reports and historical exposures match the stated mandate?

Bottom line for readers

Long-short funds combine ownership of expected winners with short sales of expected losers or underperformers. That pairing can reduce selected exposures and create return opportunities from relative performance, but it also adds short-sale, leverage, financing, liquidity, valuation and operational risks. Judge a fund by its legal vehicle, actual exposures, costs, drawdowns and redemption terms—not by the word “hedged” or by past returns alone.
