Usually, yes. When you sell appreciated shares in a taxable account, the gain becomes taxable. A higher capital-gains rate raises the immediate tax cost and makes waiting more valuable, creating what economists call the lock-in effect. Investors may still sell to diversify, reduce risk, fund spending, rebalance, or harvest losses, so higher taxes generally delay some sales rather than stopping trading.

The size of the response depends on the investor, the size of the embedded gain, the holding period, the tax regime, and the time horizon. Most of the evidence discussed here comes from U.S. tax-return, brokerage-account, and policy-event studies; it establishes a direction, not one universal percentage for every market or taxpayer.

What changes when the capital-gains rate rises?

For a taxable-account sale, the relevant comparison is not simply the stock price today versus the purchase price. It is the benefit of moving the money into another use minus the tax paid now and the value of keeping that tax bill deferred.

Suppose an investor bought shares for $40,000 and they are now worth $100,000. The unrealized gain is $60,000. At a 20% long-term rate, the federal tax on that gain would be $12,000 before any deductions, surtaxes, state tax, or special rules. At 30%, the same sale would produce a $18,000 federal bill. The additional $6,000 is an immediate cost of switching investments. Holding the shares postpones that bill, although it also leaves the investor exposed to the stock’s future risk.

This is a marginal incentive, not a command to hold forever. A large expected improvement in diversification, a need for cash, a risk limit, a charitable gift, an estate plan, or a belief that the stock is overvalued can outweigh the tax. A taxpayer can also sell losing positions to realize losses, or pair gains and losses, changing the net amount subject to tax.

How the lock-in effect works

The tax hurdle

Every appreciated position has a built-in tax liability. As the tax rate rises, the return an investor must expect from the replacement investment to justify selling also rises. Deferral has an economic value: the unpaid tax remains invested, and the investor avoids paying it until a later realization.

The effect is strongest when the gain is large relative to the position’s value, the holding period is long, and the account is taxable. A sale of a position with a tiny gain may not be delayed, while a sale that realizes decades of appreciation can be postponed even when the investor would otherwise prefer a different portfolio.

Why lock-in is not the same as no trading

Investors make decisions for many reasons unrelated to tax. Company news, changing risk tolerance, household spending, margin requirements, merger events, portfolio rebalancing, and life-cycle changes can all trigger a sale. Tax-loss selling creates an opposing response: investors may sell positions below their basis specifically to recognize a loss. The result is usually fewer or later sales of appreciated assets, alongside continued sales motivated by other factors.

What the empirical evidence finds

Time-series evidence

Joel Slemrod’s 1978 National Bureau of Economic Research study found that capital-gains taxation reduces realized gains in U.S. time-series data. That pattern is consistent with investors postponing realizations when the tax price of selling rises.

Panel evidence and its qualification

A 1990 panel study by Slemrod and Shobe also found an inverse relationship between tax rates and realizations. The authors cautioned that the result was not fully robust to changes in statistical specification. That warning matters: measured responses can reflect policy timing, income changes, expectations, and the difficulty of separating tax-driven behavior from ordinary market decisions.

Taxable versus tax-deferred accounts

Ivkovich, Poterba, and Weisbenner’s 2004 brokerage-account study found a much stronger lock-in pattern in taxable accounts than in tax-deferred accounts. In a tax-deferred account, selling one security generally does not create an immediate capital-gains bill, so the tax penalty for reallocating is smaller. Within taxable accounts, the response was stronger for large transactions and became more pronounced at longer holding periods.

The 1997 policy change and stock prices

Dai, Maydew, Shackelford, and Zhang used the 1997 U.S. tax change to identify two opposing channels. Their 2006 NBER study found evidence of both capitalization and lock-in effects, with the dominant channel varying by the event window and by stock characteristics. The finding means a tax change can affect prices before a particular investor sells, not only the number of shares ultimately realized.

How large is the response?

Economists summarize responsiveness with an elasticity: the percentage change in realized gains associated with a 1% change in the net-of-tax incentive. Estimates differ because they use different periods, tax reforms, samples, and statistical controls.

Estimate or finding What it says How to interpret it
Earlier short-run estimate: −1.2 Realizations appeared highly responsive soon after a tax change. A short-window estimate can capture timing shifts, such as selling before or after a known rate change.
Earlier long-run estimate: −0.72 Responses remained negative over a longer horizon. Some gains are delayed rather than permanently eliminated.
Lag-adjusted estimates: about −0.41 to −0.59 Adding lagged tax rates reduces the measured response. Part of the initial estimate reflects intertemporal timing and delayed realizations.
Tax Policy Center’s 2024 synthesis: approximately −0.6 as a useful long-run value A rate increase is expected to reduce realizations, but less than one-for-one in many specifications. This is a summary judgment, not a constant that applies to every taxpayer or reform.

A negative elasticity does not mean a 10% rate increase causes a 10% drop in all selling. The percentage depends on how the tax change is defined, whether the comparison uses the statutory rate or the after-tax return, and whether the observation window is months or years. Investors can move a sale across a tax-year boundary, so a one-year measure may record a delay rather than a permanent reduction.

Do higher taxes reduce selling or merely delay it?

Both outcomes occur. A Tax Policy Center summary of holding-period data found that a 10% decline in long-term capital-gains rates delayed only 2.2% of gains across the one-year holding-period boundary. In that setting, most transactions were not shifted solely to capture the lower rate. The result shows that tax matters, but it competes with non-tax reasons to sell.

For an individual, delay can still be economically important. Waiting several years may avoid a near-term bill, but it also postpones diversification and leaves the investor concentrated in the original security. At death, rules such as a basis adjustment may affect the eventual tax outcome in the United States, but those rules are jurisdiction- and fact-specific and are not a reason to assume that every investor should hold indefinitely.

Why account type and position size matter

Taxable brokerage accounts

In a taxable account, selling an appreciated security generally realizes the gain immediately. The investor must compare the tax with the value of diversification, a lower-risk asset, or liquidity. The larger the embedded gain, the larger the dollar hurdle.

Tax-deferred accounts

In tax-deferred accounts, trades usually do not create an immediate capital-gains tax bill. That removes much of the realization penalty, although withdrawals, contribution limits, early-distribution rules, and required distributions can create other tax considerations. The taxable-versus-tax-deferred contrast is why a tax increase can affect household portfolios unevenly.

Large gains and long holding periods

A position held for many years may have a low tax basis and a very large unrealized gain. The brokerage evidence indicates stronger lock-in for these large, long-held positions. A small, recently purchased position has less tax at stake and is easier to replace.

Losses and netting

Tax-loss selling can offset the lock-in of gains. An investor may sell a losing position to realize a loss, use that loss against gains under applicable rules, and replace the exposure after observing any wash-sale restrictions. The net effect of a tax system therefore depends on both gains and losses, not just the headline rate.

How taxes can affect stock prices

Capitalization: a demand-side effect

If future taxes reduce the after-tax return from owning a security, buyers may pay less for it. That reduction is called capitalization: the expected tax burden is reflected in the price. The effect can appear even if no current holder sells.

Lock-in: a supply-side effect

When holders avoid selling appreciated shares, fewer shares are offered to the market. Reduced supply can support the price or reduce the amount available for trading. For some event windows and stock characteristics, the supply-side lock-in effect can dominate the demand-side capitalization effect; in other settings, capitalization can dominate. The 1997 policy-event evidence does not justify a single universal price prediction.

Liquidity and reallocation

Less willingness to realize gains can reduce turnover in concentrated positions and make portfolio reallocation slower. The practical impact depends on how many investors face large gains, how widely the tax applies, and whether new buyers and tax-exempt institutions provide enough trading supply.

Can a higher rate still raise revenue?

Yes. A behavioral response does not normally erase every dollar of revenue from a higher statutory rate. Agersnap and Zidar’s 2020–2021 work estimated a long-run revenue elasticity between −0.5 and −0.3. In their federal framework, a five-percentage-point increase in the rate was estimated to raise about $18 billion to $30 billion in annual revenue.

Those figures are model estimates, not a guarantee for a future law. Revenue depends on the starting rate, which taxpayers are affected, how quickly they can change the timing or form of income, the treatment of losses, enforcement, and whether the estimate is short-run or long-run. A policy can collect more while realizing fewer gains per dollar of taxable appreciation.

How to compare two capital-gains-tax proposals

A meaningful comparison requires more than placing the proposed rates side by side. Use the following questions:

Comparison point Questions to ask
Rate and holding period What is the statutory rate, and does it apply to short-term gains, long-term gains, or both?
Realization and transition Is tax due only on sale, or are there deemed-realization rules? Are existing gains grandfathered, and is there a transition date?
Who is affected Which income levels and taxpayers hold the embedded gains? Are gains concentrated among a small group or spread broadly?
Account coverage Does the proposal reach taxable brokerage accounts only, or does it change treatment of tax-deferred accounts?
Behavioral responses How much lock-in, tax-loss selling, gifting, charitable transfer, or income reclassification does the estimate assume?
Revenue horizon Is the estimate for the first year, a transition period, or a long-run average after timing responses?
Market effects Could reduced supply, lower demand, less liquidity, or slower portfolio reallocation affect prices and trading?

A practical decision framework for an investor

Tax policy changes the price of selling, but it does not determine whether a sale is sensible. Before acting on a proposed rate increase, work through these steps with the rules that apply in your jurisdiction:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Measure the position. Record the current value, tax basis, holding period, and whether the gain is short-term or long-term.
  2. Estimate the incremental tax. Apply the proposed rate to the taxable gain, then account for applicable state taxes, surtaxes, deductions, and loss carryforwards. Treat the result as an estimate until a tax professional confirms it.
  3. State the portfolio reason. Identify whether the purpose is diversification, risk reduction, a spending need, rebalancing, or a change in the investment thesis. A clear non-tax objective helps prevent the tax bill from dominating the decision.
  4. Compare alternatives. Consider a partial sale, staged sales across tax years, directing new savings elsewhere, donating appreciated shares where legally appropriate, or using losses to offset gains. Each option has separate rules and costs.
  5. Stress-test delay. Calculate how much concentration and market risk you accept by waiting. A future lower tax bill is uncertain; the stock price can fall before the sale.
  6. Check the account and jurisdiction. Tax-deferred accounts, retirement plans, and non-U.S. systems can produce materially different results. Do not transfer a U.S. estimate to another country without local advice.

What the evidence can and cannot tell you

The studies establish a consistent directional result: higher taxes on realized capital gains generally reduce or postpone realizations, especially for large, long-held gains in taxable accounts. They do not identify one universally accepted elasticity. Estimates vary with the tax regime, expected versus surprise changes, the asset, the investor, the statistical specification, and the time horizon.

Most cited evidence is U.S.-based and uses historical tax returns, household brokerage records, or policy events. A different country may have different rates, loss rules, holding-period definitions, tax shelters, enforcement, and investor composition. Even within the United States, a rate applied only to very high-income taxpayers can produce a different response from a broad rate change.

The most defensible interpretation is therefore conditional: a higher capital-gains rate raises the hurdle for selling appreciated stock in a taxable account, producing some lock-in; it does not eliminate sales, and the resulting revenue, price, and liquidity effects depend on how investors and markets adjust over time.
