Decentralized finance, or DeFi, is a broad label for blockchain-based services that use smart contracts to automate activities such as trading, borrowing, lending, and settlement. It is not one product, and a service calling itself “decentralized” may still depend on administrators, companies, or other centralized systems. In the United States, the GENIUS Act establishes a federal framework for payment stablecoins—not a comprehensive framework for every DeFi activity. DeFi’s potential benefits include programmable transactions and new settlement options; users also face technology, custody, market, and legal risks.
What does DeFi mean?
Decentralized finance refers broadly to virtual-asset protocols and services that purport to enable automated, peer-to-peer transactions, often through self-executing code called smart contracts on a blockchain. The U.S. Treasury’s 2023 risk assessment says there is no generally accepted definition of DeFi, and notes that the label is sometimes applied to services that are not functionally decentralized.
Decentralization is a matter of degree and depends on the facts and circumstances. A protocol may run smart-contract code while people or organizations retain control over upgrades, governance, access, interfaces, or other essential functions. Calling a service “trustless” can obscure the dependencies users still have on developers, governance participants, wallet software, stablecoin issuers, bridges, custodians, and service providers.

A smart contract can execute programmed conditions; that does not make the service autonomous in every respect, error-proof, or free of human oversight. DeFi is therefore best understood as a range of services and technical arrangements, not as a guarantee about who controls a product or how safely it works.

What do people use DeFi for?
Trading and liquidity
Decentralized exchanges and liquidity pools let users trade cryptoassets through smart-contract-based systems. Automated market makers are one mechanism used to facilitate trades from pooled assets rather than matching every buyer with a specific seller. Federal Reserve research on stablecoin markets describes these venues as part of secondary markets for stablecoins.
Borrowing and lending
Some protocols automate lending, borrowing, collateral management, and liquidation. A user may supply cryptoassets to a pool or borrow against collateral, but the arrangement can involve leverage. If collateral loses value or falls below a protocol’s requirements, it may be liquidated.
Stablecoin settlement
Dollar-referenced stablecoins are used as trading and settlement assets in crypto markets and DeFi. They are designed to track a reference value, but that design goal does not guarantee that the market price will always hold its peg or that users can redeem tokens in every circumstance.
Tokenized assets and settlement
Tokenization represents an asset or claim in digital form on a ledger. Distributed ledgers and smart contracts could support continuous recordkeeping and coordinate steps in an asset transfer. In an October 2024 speech, Federal Reserve Governor Christopher J. Waller said smart contracts may combine transaction steps and reduce settlement and counterparty risks, while describing these efforts as being at an early stage.

Technology inside conventional finance
Ledger technology, tokenization, and smart contracts do not have to be used in fully decentralized services. Banks, brokerages, payment providers, and other institutions may apply them to centralized processes. Waller described these technologies as tools that can be used in DeFi or to improve efficiency in centralized finance.
What benefits are possible—and what is not established?
Smart contracts can automate transactions when programmed conditions are met, and blockchain records can make certain activity visible on-chain. Depending on the design and operating conditions, these systems may enable continuous operation, coordinated settlement, or less reliance on some centralized intermediaries. Federal Reserve researchers have noted that blockchain systems could reduce certain operational risks associated with centralized financial intermediation, while also creating new operational risks.
These are potential advantages, not proof that DeFi is generally cheaper, faster, safer, or more inclusive for consumers. A user’s outcome depends on network fees and congestion, protocol design, market liquidity, custody arrangements, counterparties, and the user’s ability to manage keys and transactions. Intermediaries also provide services many people value; Waller characterized newer technologies as potential complements to conventional finance rather than a reason to assume intermediation is unnecessary.

What are the main risks?
Smart-contract and cybersecurity failures
Defective code, exploits, weak access controls, compromised interfaces, or other security failures can lead to stolen assets or disrupted service. Treasury’s 2023 assessment identified poor cybersecurity controls as a vulnerability in DeFi services. A code review or audit may help identify some weaknesses, but it cannot establish that a system is free of risk.

Custody and user error
Direct interaction with a protocol can place more responsibility on users to safeguard private keys, check transaction details, and understand what permissions they approve. Losing a key or exposing it to an attacker can create a different recovery problem from losing access to an account held by a conventional intermediary. A hardware wallet can keep keys offline as one self-custody option, but it does not prevent a user from approving a malicious transaction, losing a recovery phrase, or suffering market or smart-contract losses. It is not necessary for every user.
Leverage, collateral, and liquidation
Borrowing against volatile crypto collateral can magnify losses. A sharp price move may trigger forced liquidation, and connected positions or markets can transmit stress. Federal Reserve research has discussed leverage, liquidity transformation, and potential financial-stability spillovers as relevant DeFi risks.
Stablecoin de-pegging and runs
Stablecoins use different collateral and stabilization arrangements, so the risks are not identical. Federal Reserve researchers documented that USDC de-pegged during the March 2023 stress episode after reserves were affected by Silicon Valley Bank’s failure; other stablecoins also experienced market fluctuations. The episode illustrates how a token’s intended reference value can be affected by events involving its reserves and the institutions holding them.
Illicit finance and compliance
Treasury’s 2023 assessment found that illicit actors—including ransomware criminals, thieves, scammers, and North Korean cyber actors—used DeFi services to transfer or launder proceeds. Treasury identified noncompliance with applicable anti-money-laundering and countering-the-financing-of-terrorism obligations as the most significant current illicit-finance risk in its assessment.

Interconnection and contagion
Stablecoins link blockchain markets to banks, reserve assets, exchanges, payment providers, and other financial infrastructure. These connections may support useful transfers, but wider adoption can also create channels through which runs or operational disruptions spread. The Federal Reserve’s 2026 discussion of stablecoins highlights the importance of these linkages.
What is the U.S. policy status?
As of October 7, 2026, federal policy has established a framework for payment stablecoins, while implementation details remain in development. That framework should not be mistaken for a settled, comprehensive federal regime covering all protocols, tokens, exchanges, lending activities, or tokenized assets.
| Policy development | Status and scope |
|---|---|
| GENIUS Act | Enacted in July 2025; establishes a federal framework for payment stablecoins. |
| Treasury implementation rules | Treasury issued proposed rules in August 2026. They are proposals, not final requirements. |
| Federal Reserve proposals | In September 2026, the Federal Reserve requested public comment on proposed reserve, capital, risk-management, safekeeping, and application requirements for entities it supervises. These are proposals, not settled final requirements. |
For activities beyond payment stablecoins, the legal result can depend on the activity, the actors involved, the assets, governance arrangements, and jurisdiction. Treasury’s assessment explains that Bank Secrecy Act coverage depends on the particular activities and the facts and circumstances; a service’s claim that it is decentralized does not by itself decide whether laws apply. That discussion is not a complete map of federal and state law, and it does not establish the legal status of any particular protocol.
What could DeFi and related technologies become?
Payments and settlement
Stablecoins may support digital-dollar transfers and payment applications, including use cases where always-on settlement or cross-border movement is valuable. Whether they deliver useful and resilient payment services depends on reserves, redemption, operational reliability, compliance, and integration with existing payment systems.

Tokenization of traditional assets
Tokenized representations of traditional assets could support faster transfers and programmable settlement. Waller described such efforts as early-stage in 2024, so this is a development path rather than evidence of a mature U.S. consumer market.
Institutional adoption of ledger technology
Financial institutions may incorporate distributed ledgers and smart contracts into existing processes without removing intermediaries. This could bring some of the same technical capabilities associated with DeFi into services with conventional governance and customer relationships.
More resilient market design
Clear responsibility for operational failures, robust security practices, sound collateral, transparent reserves, and effective governance are design priorities that address weaknesses identified by federal sources. They are prerequisites to better outcomes, not guarantees that failures or losses will not occur.
What do recent stablecoin figures tell us?
The Federal Reserve Board reported that stablecoin market capitalization grew by about 50 percent during 2025. Its related note said aggregate market capitalization reached $317 billion as of April 6, 2026. That figure is a dated snapshot, not a live total, and it describes stablecoins rather than DeFi as a whole. Growth in market capitalization alone does not establish consumer benefit, safety, or broad adoption of DeFi services.
