Rising bond yields can lower stock valuations because the discount rate used to value future corporate cash flows goes up. A higher rate reduces the present value of dividends, buybacks and earnings expected years from now, all else equal. The effect is not mechanical: stronger earnings expectations, a falling equity risk premium or a growth-driven rise in yields can offset or outweigh the rate pressure.

The short answer

A stock represents a claim on future cash flows. Investors convert those future dollars into a value today by discounting them at a rate that combines a relatively safe interest rate with compensation for equity risk. When a relevant Treasury yield rises and other inputs do not change, the discount rate rises and the calculated value of those cash flows falls.

Higher yields can also make bonds more competitive with stocks. A Treasury security offers a comparatively predictable return, while an equity investor accepts uncertain profits and prices. If the return available on safer debt increases, investors may demand a higher expected return from stocks, which can mean lower prices unless expected earnings improve.

That relationship is a valuation tendency, not a rule that stocks must fall whenever yields rise. The reason for the yield move, the maturity being used, expected corporate earnings, inflation, and the equity risk premium all matter.

How the discount-rate channel works

Present value turns future cash into today’s value

The basic idea can be represented as:

Present value = Future cash flow ÷ (1 + discount rate)number of periods

Suppose an investor expects to receive $100 in five years. Discounting that payment at 4% gives a value of about $82 today. At 6%, the same payment is worth about $75. The cash flow did not change; only the rate used to translate it into today’s dollars changed. Stocks are valued using many expected cash flows, so the effect compounds across years.

The discount rate has two main parts

The Federal Reserve’s asset-pricing explanation describes the discount rate for a risky asset as a safe interest rate plus a risk premium. For an equity investor, a simplified expression is:

The Treasury yield is commonly used as a reference for the relatively risk-free component, but the correct maturity matters. A long-lived company’s valuation is more sensitive to long-term rates than to a one-month bill yield. The equity risk premium is the extra expected return investors require for bearing uncertain profits, and it changes with confidence, volatility, liquidity and perceived economic risk.

Why distant cash flows are especially rate-sensitive

Companies whose expected cash flows arrive far in the future have greater “duration” in valuation terms. A small change in the discount rate is applied repeatedly over many periods, so the present value can move substantially. A mature company distributing cash today has less of its value tied to distant payments. This is a sensitivity principle, not a guarantee about any particular sector or stock.

Why bonds can compete with stocks

Stocks and bonds are not interchangeable, but investors compare their expected returns. When a 10-year government yield rises, a buyer can obtain a larger contractual or near-contractual return from a safer asset. To remain attractive, a stock may need either a lower price, faster expected cash-flow growth, or a smaller perceived risk premium.

This comparison is sometimes expressed through an earnings yield, the inverse of a price-to-earnings ratio. If a stock trades at a forward P/E of 20, its forward earnings yield is 5% (1 ÷ 20). A higher bond yield narrows the gap between that 5% and the return available from government debt. The gap is only an indicator: earnings forecasts can be wrong, equity cash flows are not guaranteed, and the risk premium is not directly observable.

No single Treasury yield mechanically determines a fair stock price. Investors use a range of maturities, inflation expectations, credit conditions and risk assumptions. A stock’s expected return can remain attractive even when yields rise if its earnings outlook improves enough.

Why the cause of a yield increase matters

Growth-driven increases

Yields may rise because investors expect stronger real economic growth. Better growth can lift sales, margins and future corporate earnings. In that case, the higher discount rate pushes valuations down while improved cash-flow expectations push them up. The net market result depends on which force is larger.

Inflation, policy or term-premium increases

Yields can also rise because investors demand compensation for inflation uncertainty, expect tighter monetary policy, or require a larger term premium for holding longer-maturity debt. If those moves are not accompanied by better expected corporate cash flows, the rate effect can place more direct pressure on valuations.

Changes in the equity risk premium

The risk premium can move independently of Treasury yields. A fall in the premium can support stock prices even while government yields rise; a jump in the premium can hurt stocks even if yields are unchanged. This is why a yield chart alone cannot explain every equity-market move.

The Federal Reserve’s May 2021 Financial Stability Report summarizes the broader framework: “An increase in asset prices might reflect higher expected future payoffs; a decline in the overall level of interest rates, which raises the current value of those future payoffs; a fall in risk premiums; or a combination of these factors.” The same logic works in reverse, but it does not identify a universal outcome for every rate shock.

What determines how much pressure stocks feel?

Input What a rise usually does to valuation Question to ask
Relevant risk-free yield Raises the discount rate and lowers present values if other inputs are unchanged. Which maturity and which real or nominal yield matches the cash-flow horizon?
Expected earnings or dividends Higher expected cash flows can offset rate-driven pressure. Are estimates rising because of durable growth or only a temporary rebound?
Equity risk premium A lower premium supports prices; a higher premium reduces them. Has perceived uncertainty, liquidity or recession risk changed?
Cash-flow timing Later cash flows generally make valuation more rate-sensitive. How much of the company’s value depends on profits years from now?
Inflation expectations Can lift nominal yields while also changing revenues, costs and real purchasing power. Are nominal earnings keeping pace with the inflation assumption?

Example: two companies, one rate shock

Consider two hypothetical companies valued at $100 before a 1-percentage-point increase in the long-term risk-free rate. Company A distributes substantial cash this year and next year. Company B is expected to produce little cash for several years, followed by rapid growth. Holding all forecasts constant, Company B should experience greater mathematical sensitivity because more of its value is discounted over a longer period. If the same rate increase comes with a major upgrade to Company B’s growth forecast, however, its market price could still rise.

Using forward P/E and earnings-yield comparisons carefully

Forward P/E divides a share price by expected earnings over the next 12 months. A lower ratio can indicate that investors are paying less for each dollar of forecast earnings, but it is not automatically cheap: earnings may be cyclical, forecasts may be too optimistic, or the company may carry unusual risks.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Federal Reserve also discusses a rough equity-premium proxy calculated as forward earnings yield minus the expected real 10-year Treasury yield. It is intended as an indicator of the additional return investors appear to require for stocks. It is not a directly observed premium and is not a complete valuation model because it relies on forecasts and an inflation-adjusted rate.

Measure Definition Limitation
Forward P/E Current index price divided by expected 12-month earnings. Depends on analyst forecasts and can be distorted by a temporarily high or low earnings base.
Forward earnings yield Expected 12-month earnings divided by price; the inverse of forward P/E. Still forecast-based and does not include the full distribution of equity risks.
Earnings yield minus expected real 10-year Treasury yield A rough comparison between expected stock earnings yield and an inflation-adjusted long-term government yield. Not a directly measured risk premium, fair-value target or buy/sell threshold.

These indicators are most useful when their definitions, forecast horizon, inflation adjustment and historical comparison period are kept visible. A change in the earnings estimate can move the ratio even if the share price and Treasury yield do not.

What the Federal Reserve’s dated observations show

The Federal Reserve’s November 2025 Financial Stability Report said Treasury yields at two- and 10-year maturities had declined from the April report but remained well above their average levels over the previous 15 years. It also said the S&P 500 forward P/E ratio remained well above its historical median. Those were observations for that report’s period, not live market quotations for October 2026.

The Federal Reserve’s May 2026 accessible tables list a historical median forward P/E of 16.00 for the S&P 500 series and a historical median of 4.59 percentage points for the forward earnings-yield-minus-expected-real-10-year-Treasury-yield series. Both numbers are historical comparison medians from the report. They are not forecasts, fair-value estimates or investment thresholds.

Because valuation statistics move with prices, earnings forecasts and interest rates, any reader using them should record the observation date and the exact definition. A historical median cannot tell you where a market must trade next.

A practical framework for analyzing a yield shock

  1. Identify the yield that moved. Note the maturity, country and whether the quoted rate is nominal or real. A short-term policy-rate move and a 10-year term-premium move affect different parts of the valuation curve.
  2. Find the reason for the move. Separate stronger growth expectations from inflation compensation, expected monetary tightening, fiscal concerns or a changing term premium. The same percentage-point increase can have different implications.
  3. Update cash-flow expectations. Examine revenue, margins, capital spending, dividends and buybacks. Ask whether analysts are raising or cutting the earnings path and whether the change is temporary or durable.
  4. Assess the equity risk premium. Look for evidence of changing uncertainty, credit stress, liquidity or volatility. Do not assume the premium is constant merely because the Treasury yield is observable.
  5. Check cash-flow duration. Companies priced on distant growth are mathematically more exposed to discount-rate changes than companies returning substantial cash now, all else equal.
  6. Compare valuation measures with their definitions attached. Record the forward period, inflation adjustment and historical reference window for P/E or earnings-yield comparisons.
  7. Stress-test more than one scenario. Model a rate increase with unchanged earnings, a rate increase with stronger earnings, and a rate increase with a wider risk premium. This prevents a one-factor conclusion.

Common mistakes and how to avoid them

  • “Yields rose, so stocks must fall.” This ignores earnings and risk-premium changes. Treat the rate channel as one input among several.
  • Using the wrong maturity. A long-duration valuation should not be judged solely by a very short-term bill rate. Match the rate horizon to the cash-flow horizon.
  • Confusing earnings yield with a guaranteed return. Accounting earnings are not the same as cash paid to shareholders, and forecasts can miss.
  • Calling a historical median a fair value. A median describes the past distribution of a defined series; it does not set a target for today.
  • Ignoring inflation. Nominal yields, real yields and nominal earnings answer different questions. Compare like with like.
  • Double-counting the same risk. If a scenario already raises the risk-free rate and the equity premium for the same perceived shock, document why both changed rather than adding them automatically.

What the relationship means for readers

For a long-term investor, rising yields are a reason to revisit assumptions, not a standalone trading signal. Recalculate the value of expected cash flows using a rate consistent with their timing, then test whether the company’s earnings outlook and risk premium have changed. For someone comparing stocks with bonds, evaluate expected equity return after considering uncertainty, rather than comparing a stock’s earnings yield with a Treasury yield as if both were risk-free.

Market prices can move before official economic data confirm a change in growth or inflation. They can also move for reasons unrelated to discount rates, including company-specific news and shifts in liquidity. The most defensible conclusion is conditional: a higher relevant risk-free yield creates downward valuation pressure when expected cash flows and the equity risk premium are held constant; the observed stock-market result depends on all of those inputs together.

A note on long-term rate volatility

In a July 1997 Federal Reserve Finance and Economics Discussion Series staff paper, Chunsheng Zhou wrote that “the high volatility of the stock market is related to the high volatility of long-term bond yields and may be accounted for by changing forecasts of discount rates.” That is the author’s research conclusion, not a statement adopted by the Federal Reserve Board. It reinforces why changing discount-rate expectations can amplify stock-price movements without proving that every yield increase causes a decline.
