Falling oil, gas or electricity prices can lower headline inflation quickly, but they do not erase earlier price increases. Energy is a volatile component that changes rapidly; rents, wages, services and many business prices reset more slowly. As a result, the inflation rate can ease while the overall cost of living remains high and core inflation stays elevated.
Start with the distinction that explains the apparent contradiction
Inflation is the rate at which the general price level changes over a period, usually a year. It is not the level of prices itself. If a household paid $100 for a basket of goods last year and $110 this year, inflation was 10%. If that basket costs $110 next year, inflation has fallen to zero, even though the basket is still 10% more expensive than it was two years earlier.
Energy prices can fall from a peak without returning to their old level. Suppose petrol rose from $1.50 to $2.00 per litre and then declined to $1.80. The 10% fall from the peak reduces the latest annual inflation reading, but petrol is still 20% above its original price. The same arithmetic applies to gas and electricity bills, and to every product whose price rose before energy became cheaper.

This is why “inflation is falling” and “prices are falling” are different statements. A lower inflation rate means prices are increasing more slowly, not that the accumulated increase has been reversed.

Headline inflation can fall while underlying inflation remains high
Most consumer-price indexes publish a headline measure and a core measure. Headline inflation includes the full basket, including volatile food and energy items. Core inflation removes food and energy, or uses another method to reduce the influence of unusually volatile components. Core measures are not a complete measure of household costs, but they help show whether price pressure has spread beyond temporary shocks.
| Measure | What it includes | What a fall in energy prices does | What it does not show |
|---|---|---|---|
| Headline CPI | Consumer goods and services, including fuel, gas and electricity | Can decline quickly through the direct energy component and favorable year-over-year comparisons | Whether rents, wages and other services have stopped rising |
| Core CPI | A version that excludes or limits volatile food and energy movements | May change little at first | The full immediate effect of cheaper fuel on a household’s bill |
| Price level | The actual amount consumers pay for the basket | Falls only if the basket becomes cheaper overall | The speed of change from one period to the next |
Energy has a large enough weight in many indexes to move headline inflation, especially when prices had previously surged. If energy prices stop rising or fall, the year-over-year comparison becomes more favorable even when most non-energy prices continue to climb.
How an energy decline reaches the rest of the economy
The first effect is direct: lower petrol, heating fuel, gas or electricity prices reduce the corresponding items in the consumer basket. The second effect is indirect. Energy is an input into nearly every supply chain, and those costs pass through at different speeds.
Transport and distribution
Trucks, ships, aircraft and delivery fleets use fuel. A lower diesel price can reduce a carrier’s operating cost, but freight contracts may be fixed for months, and companies may have fuel surcharges that reset on a schedule. Retail prices therefore respond when contracts are renegotiated or inventories purchased at the old cost are sold.
Utilities and energy-intensive production
Electricity and gas are inputs for factories, warehouses, data centers, restaurants and offices. Wholesale prices may decline before a business’s retail tariff or commercial contract changes. Some utilities also recover earlier costs through regulated or hedged contracts, delaying the effect on customer bills.

Intermediate materials and food distribution
Energy is used to make chemicals, glass, metals, packaging and fertilizers, and to refrigerate and move food. A fall in energy costs can eventually reduce production costs, but each stage has its own inventory, contract and pricing cycle. Lower energy therefore tends to slow future increases rather than automatically make every product cheaper.
Business pricing decisions
Companies set prices to cover all costs, not just the latest energy bill. They may still be paying higher wages, rent, borrowing costs, insurance premiums or materials prices. A modest energy saving can be absorbed into margins, used to repair cash flow, or passed through only at the next scheduled price review.
The timing is asymmetric: energy can move in days, while retail prices often change monthly, quarterly or annually. The initial shock can therefore fade from energy indexes before its indirect effects have fully appeared elsewhere.
Why services and wages are usually stickier than goods
Goods prices respond relatively quickly when shipping, inventories and commodity costs change. Services rely more heavily on labor and physical locations. A haircut, medical appointment, hotel room, insurance policy or repair job cannot be produced from a stored inventory, and its provider’s largest cost may be payroll rather than fuel.
Wages are commonly negotiated annually or under multiyear agreements. When workers seek compensation for an earlier loss of purchasing power, businesses may raise prices to cover the higher labor bill. Rent, tuition, subscriptions, maintenance contracts and regulated fees can also reset only on specified dates. These staggered adjustments keep service inflation elevated after energy prices have turned down.

The OECD noted in its 2024 Economic Outlook that “core goods price inflation has generally fallen steadily, but services price inflation has been stickier, remaining well above pre-pandemic averages in most OECD countries.” That pattern explains why a favorable goods or energy reading does not necessarily produce quick relief in the services people buy repeatedly.

Expectations can keep price and wage setting elevated
Businesses and workers make decisions partly on what they expect inflation to be. If a firm expects its suppliers and payroll costs to rise, it may adjust prices preemptively. If employees expect another round of price increases, they may seek larger wage increases in the next negotiation. Those decisions can make current inflation higher even after the original energy shock has reversed.
The IMF’s October 2023 World Economic Outlook states: “In turn, expectations that future inflation will rise could feed into current inflation rates, keeping them high.” Expectations do not guarantee a self-sustaining spiral, but they help explain why inflation can persist after a temporary supply shock. Credible policy and evidence that inflation is returning toward target can reduce this feedback; a loss of confidence can strengthen it.
Demand and monetary-policy lags matter
When households, companies or governments continue spending strongly, firms may have enough pricing power to pass higher costs through. Tight labor markets can make it easier for workers to secure wage increases, while businesses with strong demand may preserve margins instead of cutting prices when an input becomes cheaper.
Interest-rate changes work with long and variable lags. Higher rates can cool housing, credit-sensitive purchases and business investment, but existing loans, fixed-rate contracts and savings buffers delay the effect. Service providers may continue adjusting prices while demand is still resilient. Consequently, a central bank can be tightening policy at the same time that observed services inflation remains high.

The IMF has associated core inflation with long-term inflation expectations and broad measures of macroeconomic slack, while energy shocks and their reversal explain much of headline inflation’s rise and fall (IMF, 2024). In practical terms, energy can determine the short-term direction of headline inflation, whereas demand, labor conditions and expectations influence how long broader inflation lasts.
Temporary shocks and persistent pressure are different problems
| Source of pressure | Typical behavior | What falling energy prices can do | What is needed for lasting relief |
|---|---|---|---|
| Direct energy shock | Rapid, volatile movement in fuel, gas or electricity | Lower the headline index quickly | Stable or lower energy prices over subsequent comparisons |
| Indirect input-cost pass-through | Delayed effects through transport, utilities and materials | Reduce the size of future increases after contracts and inventories reset | Time for lower costs to reach each pricing stage |
| Wage and service costs | Slow adjustment because of labor intensity and annual contracts | Little immediate effect | Easing wage pressure, productivity gains or weaker demand |
| Demand and expectations | Can reinforce price setting across many categories | Does not directly remove the pressure | Demand cooling and well-anchored inflation expectations |
A temporary relative-price shock changes the price of energy compared with other goods. Persistent inflation is broader: many prices and wages continue rising because demand, costs or expectations remain elevated. Confusing these two mechanisms leads to the mistaken conclusion that cheaper oil must quickly make rent, insurance or restaurant meals cheaper.
How to read inflation data without being misled
- Check the measure. Compare headline and core CPI, and note whether the published figure is monthly, quarterly or year over year.
- Separate goods from services. A decline in durable-goods inflation can coexist with high housing, transportation, medical or personal-service inflation.
- Look at energy’s direct contribution. Identify whether the latest change came mainly from fuel and utilities or from a broad set of categories.
- Watch the price level. Even when the annual rate falls, compare today’s index with its pre-shock level to understand the accumulated increase.
- Allow for lags. Wholesale energy prices can turn before household tariffs, freight contracts and wage agreements reset.
- Check expectations and labor conditions. Persistent wage growth, strong demand or rising expected inflation can keep core measures high.
No single monthly release proves that inflation is either permanently solved or permanently stuck. The useful question is whether broad price growth is slowing across services, wages and other non-energy categories over several readings.

In a September 14, 2022 address on reining in inflation, the IMF said that 70–90 percent of the core CPI basket consisted of items with year-over-year price increases above central-bank targets. This is historical context from the IMF’s 2022 discussion, not a current estimate and not a universal share for every country or index.

What this means for household budgets
A falling energy bill can still be meaningful. It frees cash for other purchases and reduces one source of future cost pressure. But the relief may be smaller than expected if rent, food services, insurance, debt payments and other recurring bills remain at their newly higher levels.
Budgeting is therefore easier when you track both the change in each bill and its current level. A 5% fall in petrol does not offset a 20% increase in rent if rent is the larger, less flexible expense. Likewise, a lower electricity tariff may arrive only when a fixed contract expires.
For workers, the relevant comparison is wage growth against the prices of the household’s own basket. Average inflation can slow while a household that spends heavily on services, housing or commuting still experiences above-average cost pressure.
What policymakers can and cannot accomplish
Monetary policy can weaken demand and help keep expectations anchored, but it cannot directly restore every price to its former level. A central bank’s objective is generally to stabilize the rate of inflation over time, not to reverse all past increases. Fiscal, energy-market and supply measures may affect particular prices, yet they also involve trade-offs and delays.
The policy test is whether broad inflation is becoming less persistent: are wage settlements moderating, are service prices being reset less aggressively, and are longer-term expectations remaining consistent with the central bank’s target? Falling energy prices help that process, but they are one input rather than a complete cure.
The bottom line
Energy prices can fall and inflation can remain high because the two measures capture different things. Cheaper energy lowers the volatile, direct part of headline inflation, while earlier increases remain embedded in the price level. Delayed pass-through, labor-intensive services, contracts, strong demand and inflation expectations can keep core inflation elevated. The clearest evidence of broad relief is sustained slowing across services, wages and other non-energy categories—not a single favorable fuel or utility reading.
