Cryptocurrency prices crash when a trigger changes expectations or risk appetite and a wave of selling meets amplifiers such as leverage, automatic liquidations, thin market depth, collateral rules, or collapsing confidence. The trigger might be macroeconomic news, a crypto-specific failure, or an operational shock; the amplification path differs from one episode to another.
A sell-off spreads when falling prices force additional transactions or when investors, collateral, reserves, and trading venues are linked. Those links can carry stress from one token to another and, during turbulent periods, between crypto and traditional markets. Historical studies document such spillovers, but their estimates describe particular samples and do not predict the timing or size of the next crash.
The crash sequence: trigger first, amplifiers second
“Why did crypto crash?” usually has two different answers. The trigger is the event that changes what participants believe an asset is worth or how much risk they are willing to hold. The amplifiers are the market structures that make the initial move larger or faster.

Common triggers
- Macro-financial news: a change in interest-rate expectations, recession concerns, a banking shock, or another broad risk-off event can reduce demand for volatile assets.
- Crypto-specific failure: a hacked protocol, insolvent intermediary, governance dispute, or loss of a token’s promised function can change expectations inside the market.
- Operational or confidence shock: an exchange outage, security incident, regulatory announcement, or credible rumor can cause holders to sell before uncertainty is resolved.
- External shock: events outside both crypto and conventional finance can prompt investors to raise cash and cut positions simultaneously.
The same headline can produce a modest decline in one market and a crash in another. The result depends on outstanding leverage, the amount of immediately available liquidity, how concentrated positions are, and whether a widely used collateral or settlement asset is under pressure.

Why the first drop can feed on itself
A lower price creates losses for unleveraged holders, but it can also activate rules. A margin account may fall below its maintenance requirement; a DeFi protocol may mark collateral below its liquidation threshold; a market maker may reduce quotes; or a stablecoin holder may seek redemption. Each response can add selling or remove buy-side liquidity. The added price movement then activates more rules. This is a feedback loop, not a guarantee that every decline follows the same path.
How leverage turns selling into forced selling
Leverage lets a trader control a position larger than the trader’s posted collateral. It increases gains when prices rise and increases the speed at which losses consume collateral when prices fall.
Margin and futures liquidations
On a leveraged venue, the exchange continually compares the position’s collateral with a maintenance requirement. If the account falls below that level, the venue can close some or all of the position automatically. The closing transaction is a sale for a long position (or a purchase for a short position being liquidated). When many accounts cross their thresholds close together, forced orders add supply during an already weak market.
The Tool Desk
Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →The International Monetary Fund’s Global Financial Stability Report (October 2021) said sharp declines during May were likely exacerbated by high leverage and automatic liquidation of margin and futures positions on exchanges. “Likely exacerbated” is important: leverage was identified as an amplifier of that episode, not as proof that leverage caused every market decline.
The liquidation cascade
- A shock pushes the market price lower.
- Some leveraged long positions fall below their maintenance requirements.
- Trading venues close those positions, creating additional sell orders.
- The extra supply lowers the traded price or consumes bids at several price levels.
- Other leveraged accounts reach their thresholds and are liquidated in turn.
Liquidation engines differ by venue. Some use an insurance fund, some reduce positions gradually, and some may socialize losses when the market moves faster than the system can close trades. A headline liquidation number therefore cannot, by itself, describe the whole market’s risk: it may cover one venue, one contract type, or a particular time window.

DeFi collateral creates an on-chain feedback loop
Collateralized decentralized-finance lending replaces a conventional loan officer’s renegotiation process with rules encoded in a protocol. A borrower deposits one token, borrows another, and must keep the collateral value above a specified ratio.
What happens when collateral falls
- An oracle or other pricing mechanism records a lower value for the collateral.
- The borrower’s collateralization ratio approaches or crosses the protocol’s liquidation threshold.
- A liquidator repays some or all of the borrower’s debt.
- In exchange, the liquidator receives the collateral, generally with a liquidation bonus.
- The collateral is sold or otherwise reused, adding pressure to the affected market.
The International Monetary Fund described this mechanism in a June 2022 speech: contract rules can execute in a fast-moving market without the ordinary renegotiation available for many bank loans. The process can be efficient and transparent, but it can also move quickly when prices gap, oracle updates are delayed, or many borrowers have similar collateral.
Why the same token can be both collateral and a source of pressure
If a token is widely used as collateral, its price affects the borrowing capacity of many accounts at once. A fall can therefore reduce credit, trigger liquidations, and depress the token further. Protocol design matters: thresholds, liquidation bonuses, oracle methodology, debt ceilings, and the depth of available buyers all influence the outcome.
Liquidity determines how far each sale moves the price
Liquidity is the market’s ability to absorb orders without a large price change. In a deep market, a seller can transact near the current price. In a thin or stressed market, available bids may be small or may disappear, so a concentrated order “walks down” the order book.
Stress can remove liquidity when it is needed most
- Market makers may widen quotes or reduce position limits when volatility rises.
- Trading venues can experience outages, congestion, or delayed liquidations.
- Holders may send similar sell orders at the same time, overwhelming normal volume.
- Large positions may be concentrated in a few venues or wallets, making their actions visible to the market.
These conditions can produce gaps between trades and make stop-losses, liquidations, and redemptions execute at worse prices than expected. A lower quoted price is not always evidence of a new fundamental shock; it can reflect the cost of finding buyers in a suddenly shallow market.

Stablecoins can transmit stress, but their designs are not interchangeable
A stablecoin is intended to maintain a stable value relative to a reference asset. The U.S. Securities and Exchange Commission’s Division of Corporation Finance wrote on April 4, 2025: “A stablecoin is a type of crypto asset designed to maintain a stable value relative to a reference asset, such as USD or another fiat currency, or a commodity like gold, or a pool or basket of assets.” That definition covers a broad category, not one uniform risk profile.
Reserve-backed redemption pressure
Many stablecoins are backed by fiat-denominated short-term assets. If holders lose confidence, they may redeem or sell the token at the same time. The issuer must then use reserves or sell assets to meet those claims. Assets that are safe in normal conditions can become difficult to sell quickly in a run, creating liquidity risk.
A statement from the SEC staff in April 2025 addressed a narrowly defined category of dollar-linked stablecoins designed for one-for-one U.S.-dollar value and redemption and backed by qualifying low-risk, readily liquid reserves. That dated staff view should not be read as a description of every stablecoin or as a complete statement of current stablecoin regulation.
Algorithmic or reflexive structures
Some designs rely partly on incentives, collateral, or a second token rather than a simple pool of redeemable fiat assets. Their failure mode can involve a rapid loss of confidence in the mechanism itself. The structure, reserve composition, redemption rights, and legal claims determine the transmission path; “stablecoin” alone does not tell you how a crisis will unfold.
The Terra/UST example
In its June 2022 discussion, the IMF explained that UST’s peg mechanism linked UST and LUNA. The Luna Foundation Guard released reserves to defend the peg, including a large amount of bitcoin. The resulting bitcoin inflow added selling pressure to the wider market and, in the IMF’s account, aggravated the broader crypto sell-off. This is an episode-specific chain of events, not a general property of all stablecoins.

How crypto stress can reach traditional markets
Connections arise through common investors, hedge funds, payment channels, collateral, corporate balance sheets, and the assets held in reserve portfolios. When investors need cash, they may sell both crypto and stocks. When a crypto intermediary unwinds positions, its trades can affect assets outside crypto. Conversely, a broad financial shock can cause simultaneous deleveraging in both markets.
What the IMF’s historical estimates show
The IMF’s January 2022 note, Cryptic Connections: Spillovers between Crypto and Equity Markets, compared periods before and after the onset of the COVID-19 pandemic. It reported the following model-based changes and contributions:
| Measure | Historical estimate reported by the IMF | How to interpret it |
|---|---|---|
| Bitcoin volatility spillovers to the S&P 500 and MSCI emerging-markets indices | Increased by about 12–16 percentage points | A sample-specific comparison, not a live reading or forecast |
| Bitcoin return spillovers to those equity indices | Increased by about 8–10 percentage points | Shows changing connectedness in the studied period, not proof of one-way causation |
| Variation in global equity price volatility explained by Bitcoin spillovers | About 14–18 percent | A historical model estimate for the paper’s data and methods |
| Variation in global equity returns explained by Bitcoin spillovers | About 8–10 percent | Not a current market-wide share and not evidence that Bitcoin alone caused those returns |
The IMF’s 2023 working paper likewise found that spillovers among crypto and financial assets increased during turbulent periods associated with negative economic-financial news, crypto-market events, or exogenous shocks. In that analysis, crypto assets predominantly transmitted spillovers to financial markets, while the direction reversed during some episodes of financial stress. The direction and magnitude changed over time.
Spillover is not the same as causation
A spillover measure records how information or shocks in one market help explain movements in another under a statistical model. Correlation can rise because both markets respond to the same news. A spillover estimate does not establish that one asset was the sole cause of another market’s decline, nor does it specify how the next crisis will behave.

| Axis | Questions to ask |
|---|---|
| Initial shock | Was the first information macroeconomic, crypto-specific, operational, or a confidence event? |
| Leverage and liquidation | How much open leverage existed, where were maintenance thresholds, and did automatic closures add one-way orders? |
| Liquidity and concentration | Were bids deep enough for the order size? Were positions, tokens, or venues concentrated? |
| Collateral and stablecoin links | Did a falling token serve as collateral, or did redemptions and reserve sales connect it to other assets? |
| Cross-market spillovers | Did stocks, rates, currencies, or credit markets move first, together, or afterward? Is the evidence statistical association or a documented transaction path? |
This framework helps distinguish a trigger from the machinery that magnified it. Two crashes with similar percentage losses may have entirely different causes and recovery risks.
Signals that a decline may be entering a feedback loop
- Open interest remains high while prices fall, leaving many leveraged positions near liquidation levels.
- Funding rates, margin requirements, or haircuts change rapidly across venues.
- Order-book depth shrinks and bid-ask gaps widen.
- A major collateral token is falling at the same time that borrowing capacity contracts.
- Stablecoin prices move away from their reference value or redemption demand rises.
- Large transfers to exchanges coincide with forced-position closures.
- Traditional risk assets decline together, indicating a broader risk-off environment rather than an isolated token event.
None of these signals guarantees a crash or a bottom. They identify mechanisms that can make a move self-reinforcing if a new wave of selling arrives.
What this explanation cannot predict
No supplied historical estimate gives the present probability, timing, depth, or duration of a future cryptocurrency crash. Market structure changes as leverage, custody, regulation, stablecoin reserves, and participation change. A mechanism that dominated one episode may be absent in the next, while an apparently small operational problem can become important if liquidity is unusually thin.
