Central banks track inflation and exchange rates together because a currency move can change the domestic price of imported goods, energy, food, and production inputs. A depreciation can therefore raise inflation, while an appreciation can reduce some import prices. The size and persistence of that effect vary widely, so monitoring an exchange rate does not mean automatically targeting it or intervening whenever it moves.

Policymakers also need to know why the currency moved, whether inflation expectations remain anchored, and whether financial stability is at risk. The same percentage change can require very different responses in a low-inflation, credible policy environment than during a period of high inflation and uncertainty.

How an exchange-rate move reaches inflation

Depreciation raises the domestic cost of imports

When a currency depreciates, residents need more of their currency to buy foreign currency. Goods priced abroad consequently become more expensive in domestic-currency terms, all else equal. The first effects usually appear in prices at the border: imported consumer goods, fuel, food, machinery, software, and other products may cost more for importers.

Businesses also import inputs rather than finished goods. A manufacturer paying for foreign components, a retailer paying in dollars, or a utility buying imported fuel can face higher costs after a depreciation. Some firms absorb those costs in margins, while others pass them to wholesalers, retailers, and consumers. The exchange-rate effect can therefore spread beyond goods that are directly imported.

Appreciation can work in the opposite direction

An appreciation lowers the domestic-currency cost of foreign goods and inputs, which can reduce import-price pressure. It does not guarantee lower overall inflation: domestic wages, rents, taxes, supply disruptions, and demand conditions still matter. The relevant question is how the currency change interacts with all of those forces.

From border prices to broader domestic prices

Economists call the response of prices to an exchange-rate change exchange-rate pass-through. Pass-through may be quick for goods traded in competitive markets and slower when companies adjust prices infrequently. It may also differ between import prices at the border and prices paid by households. A central bank therefore watches both the initial import-price movement and evidence that it is influencing other prices and inflation expectations.

Stage What changes What policymakers watch
Exchange rate The domestic currency appreciates or depreciates against trading-partner currencies. Size, speed, volatility, and the currencies involved.
Border import prices Foreign goods and inputs become cheaper or more expensive in domestic currency. Import-price indexes, commodity prices, and invoicing currency.
Business costs Firms using imported materials, fuel, or equipment see cost changes. Margins, contracts, pricing decisions, and supply-chain exposure.
Consumer prices Retail prices may respond as firms pass costs or savings through. Goods inflation, services inflation, and the breadth of price increases.
Expectations and behavior Households and firms may revise expected inflation, wage demands, or price plans. Surveys, market measures, wage settlements, and communication signals.

Why inflation and the currency belong on one policy dashboard

The exchange rate is a transmission channel, not necessarily a target

Most inflation-targeting central banks do not promise to keep the exchange rate at a particular level. They still monitor it because the exchange rate transmits foreign shocks into domestic prices and financial conditions. A move may also reveal information about interest-rate expectations, external demand, risk appetite, or the country’s financing conditions.

Looking at inflation alone can miss an important source of future pressure. Looking at the currency alone can mistake a normal adjustment for a policy emergency. Reading both together helps policymakers distinguish a temporary relative-price change from a process that could make inflation persist.

The cause of the move matters

A currency can move because of domestic monetary policy, changing economic fundamentals, shifts in global risk appetite, commodity prices, or U.S. monetary policy. The appropriate response depends partly on that cause. A depreciation that reflects weaker domestic demand may occur alongside disinflationary pressure, while a depreciation caused by a large external shock may raise import prices at the same time that growth weakens.

The International Monetary Fund’s 2023 study State-Dependent Exchange Rate Pass-Through reports higher pass-through during periods of high inflation and elevated uncertainty. It also finds larger pass-through when exchange-rate fluctuations are driven by U.S. monetary policy. The study covers advanced and emerging markets over 30 years, so its result is a conditional relationship across many economies, not a rule for every episode.

Why the same currency move can have different inflation effects

Inflation and uncertainty amplify pass-through

When inflation is already high, companies may update prices more frequently and customers may be more willing to accept increases. In that setting, an exchange-rate shock can move through supply chains faster and reach more categories. Elevated uncertainty can have a similar effect because firms protect margins against replacement costs and future currency risk.

Credibility and price stability can dampen the response

The IMF working paper Monetary Policy Credibility and Exchange Rate Pass-Through, published December 13, 2016, analyzes 62 advanced and emerging economies. Its empirical work separates import-price adjustments at the border from the response of other prices and finds a strong link between policy performance in delivering price stability and the size of pass-through into non-border prices.

In practical terms, credible policy can keep a one-off import-price shock from becoming a broad, self-reinforcing pricing process. Firms may still pay more for imported inputs, but they have less reason to assume that high inflation will persist. Expectations therefore form part of the exchange-rate transmission mechanism.

There is no universal pass-through multiplier

An IMF article published October 14, 2022, reports this average estimate: “An average 10 percent dollar appreciation is estimated to pass through to 1 percent inflation.” The figure is an average across the evidence discussed by the IMF, not a guaranteed outcome for an individual country, currency, or episode. It should not be read as saying that every 10 percent move produces exactly 1 percent inflation, or that the effect arrives all at once.

Condition Likely implication for pass-through Why it matters
High existing inflation Higher or faster pass-through Frequent repricing and already-elevated inflation can reinforce the shock.
Elevated uncertainty Higher pass-through Firms may price defensively to cover replacement and financing risks.
Strong policy credibility Smaller response of non-border prices Expectations are less likely to become unanchored.
Stable inflation and anchored expectations More limited broader spillover A temporary import-price change is less likely to reset wage and price behavior.
Currency move driven by U.S. monetary policy Pass-through can be larger, according to the 2023 IMF study The shock may affect many currencies and financial conditions at once.

What central banks assess before responding

Size, speed, and persistence

A gradual move that reflects changing fundamentals is different from an abrupt, disorderly fall. Policymakers examine whether the change is likely to persist, whether markets remain liquid, and whether businesses and households are already changing prices or expectations.

Inflation expectations

If expectations remain anchored near the central bank’s objective, a temporary exchange-rate shock may fade as its direct price effects pass through. If expectations begin to rise, the central bank may face a harder task: preventing a temporary import shock from spreading into wages, services, and repeated price increases. Communication, consistent decisions, and a credible framework are important tools for keeping expectations anchored.

Financial-stability risks

Exchange-rate movements can affect borrowers with foreign-currency debt, banks’ balance sheets, collateral values, and access to external funding. A central bank therefore considers risks beyond the consumer-price index. A currency move may be tolerable in price terms but dangerous if it triggers a funding or balance-sheet shock; conversely, a volatile rate may not require intervention if markets function normally and inflation expectations remain stable.

The wider economic setting

Policymakers weigh exchange-rate effects against output, employment, demand, supply constraints, and the country’s external position. A depreciation can help an economy adjust to an external shock by supporting the competitiveness of domestic producers, even as it makes imports more expensive. The policy challenge is to judge the net effect rather than treat every movement as inherently harmful.

Does a currency move automatically trigger intervention?

No. Monitoring the exchange rate is not the same as defending a fixed level. Under the general approach described by the IMF, central banks should focus on the forces behind the move and allow the exchange rate to adjust to fundamentals while monetary policy keeps inflation close to target.

The IMF stated in “How Countries Should Respond to the Strong Dollar,” published October 14, 2022: “Given fundamental drivers, the appropriate response is to allow the exchange rate to adjust while using monetary policy to keep inflation close to its target.” This guidance describes a principle, not an automatic rule for every country.

When foreign-exchange intervention may complement monetary policy

Temporary foreign-exchange intervention can have a role when a large depreciation threatens financial stability or seriously interferes with price stability. The IMF’s 2023 Integrated Policy Framework—Principles for the Use of Foreign Exchange Intervention says:

“FXI can support monetary policy when there is a risk that a large exchange rate depreciation may de-anchor inflation expectations, provided the costs of using monetary policy alone are high, reserves are sufficient for FXI to be effective, and the costs of including FXI are low.”

The conditions in that statement are material. Intervention requires usable reserves and a market in which purchases or sales can influence conditions. It also carries costs, including the possibility of losing reserves, distorting adjustment, or conflicting with the monetary-policy stance. Intervention is therefore a potential complement, not a substitute for a credible inflation framework.

The policy trade-offs behind a response

Raising interest rates

Tighter monetary policy can support the currency, reduce demand, and help prevent an exchange-rate shock from becoming persistent inflation. It also makes borrowing more expensive and can weaken consumption, investment, housing, and employment. A central bank must weigh the inflation benefit against the damage to economic activity.

Allowing adjustment

Allowing the currency to move can help an economy absorb external shocks and preserve the information conveyed by market prices. The cost may be higher import prices and, if expectations are not anchored, broader inflation pressure.

Using communication and credibility

Clear communication helps households, firms, and financial markets understand how the central bank interprets the move and what would change its assessment. The IMF Monetary and Capital Markets Department’s December 2022 paper on central-bank communications emphasizes the role of expectations, credibility, and exchange-rate flexibility in monetary-policy frameworks. Communication cannot eliminate a genuine import shock, but it can reduce uncertainty about the reaction function and help contain second-round effects.

How to interpret a currency-and-inflation story

  1. Which currency and which direction? Identify the currency pair, the reference currency, and whether the move is an appreciation or depreciation.
  2. What caused it? Separate domestic policy, U.S. monetary policy, commodity prices, risk sentiment, and other fundamentals.
  3. What prices are exposed? Look for imported consumer goods, energy, food, components, and foreign-currency contracts.
  4. Is the move passing through yet? Distinguish border import prices from broader consumer and services inflation.
  5. Are expectations anchored? Check surveys, market measures, wage behavior, and firms’ pricing plans rather than relying on the exchange rate alone.
  6. Are markets orderly? Consider liquidity, reserve adequacy, foreign-currency debt, and signs of financial stress.
  7. What trade-off would a response create? A rate increase or intervention may limit inflation but weaken activity or consume policy resources.

A framework for comparing two countries or episodes

Two economies can experience the same percentage currency depreciation and see very different inflation outcomes. A useful comparison keeps the following dimensions attached to each case:

Comparison question Why it changes the interpretation
What was inflation before the move? High inflation generally increases the risk and speed of pass-through.
Were expectations anchored? Credibility affects whether import prices spill into broader domestic prices.
How uncertain was the environment? Uncertainty can lead firms to reprice more aggressively.
What caused the exchange-rate shock? Domestic policy, U.S. monetary policy, and other fundamentals can have different transmission paths.
How import-dependent was the economy? Exposure to foreign goods and inputs determines how much of the move reaches costs.
Was the market functioning normally? Disorderly trading or balance-sheet stress may justify tools beyond ordinary interest-rate policy.
What policy regime was in place? Inflation targets, exchange-rate arrangements, reserves, and communication practices shape available responses.

The practical conclusion

Central banks watch inflation and currency movements together because the exchange rate can alter import prices, business costs, inflation expectations, and financial stability at the same time. The relationship is real but conditional: pass-through is larger in high-inflation and high-uncertainty periods, while credible price stability can limit spillovers into non-border prices.

A currency movement therefore provides information, not an automatic instruction. Policymakers first assess its cause, persistence, transmission, expectations, and financial risks. They may allow adjustment, change interest rates, communicate their reaction function, or use temporary foreign-exchange intervention when the stated conditions justify it. Every choice involves a trade-off between inflation control, economic activity, market functioning, and the economy’s ability to absorb external shocks.
