Use an independent internal validation function as the default, and add external experts when they provide expertise, independence, capacity or specialist challenge that the institution cannot reliably supply. The deciding factors are reviewer competence, freedom from development and business incentives, access to evidence, and the system’s risk—not whether the reviewer is on the payroll.

The short answer: internal validation, selectively strengthened from outside

A financial institution should normally review an AI or other model through a validation capability that is separate from the people who build, implement or use it. That capability may be an internal model-risk or risk-management team, provided it has the technical knowledge, authority, reporting access and independence to challenge the system. External specialists are appropriate when the institution lacks a required skill, cannot provide enough independent capacity, needs a second view on a material system, or must examine a vendor technology whose complexity exceeds its internal expertise.

Hiring an outside reviewer does not transfer accountability. The institution still has to define the review, provide access to documentation and data, evaluate the findings, decide whether the system can be used, impose restrictions when necessary and monitor performance after deployment. The most defensible model is therefore not “internal versus external,” but institution-owned validation with proportionate external support.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The principal US reference for this approach is the revised interagency Supervisory Guidance on Model Risk Management issued April 17, 2026. It says validation quality depends on the rigor and effectiveness of the review rather than the organizational structure of the risk function. It calls for technical and modeling expertise that enables analysis, criticism and sound judgment, and it expects institutions to address conflicts between development and validation. The guidance is supervisory guidance, not a prescriptive rule or a mandatory organizational chart.

What a review must accomplish

“Review” is broader than checking whether an algorithm produces a reasonable score. A defensible validation program examines whether the system is conceptually sound, suitable for its stated financial purpose, implemented as approved, monitored after launch and producing outcomes within understood limitations.

  • Conceptual-soundness review: test the theory, assumptions, data choices, feature engineering, statistical or machine-learning methods and the connection between the model and the business decision.
  • Implementation and use review: confirm that code, configurations, interfaces, controls, thresholds and human procedures match the approved design and intended use.
  • Ongoing monitoring: define performance, stability, data-quality, drift, fairness, security and operational indicators, with thresholds and escalation paths.
  • Outcomes analysis: compare predictions or recommendations with realized results, investigate errors and identify adverse effects on customers, portfolios or regulatory obligations.
  • Limitations and controls: document where evidence is weak, what the system must not do, and which overrides, restrictions or compensating controls reduce residual risk.

Validation generally occurs before first use. If a genuine business emergency requires use before a complete review, the institution should treat that as an exception: communicate the limitations to decision makers, restrict the system’s use, add closer monitoring and complete the review as quickly as practical.

Keep the four responsibilities distinct

Many review failures begin with blurred accountability. A clear operating model separates ownership, development, validation and audit while allowing them to exchange evidence.

Responsibility Primary duty What independence means
Business and technical owner Define the use case, risk appetite, success criteria, budget, operation and retirement decision. Owns the business outcome but cannot approve its own validation as a substitute for independent challenge.
Development and implementation Build, configure, document, test and remediate the system. Developers explain design choices and fix defects; they do not provide the sole opinion on whether the model is acceptable.
Validation Challenge conceptual soundness, data, implementation, performance, limitations and monitoring. Must be sufficiently separate from development and use to reach an unbiased conclusion and escalate disagreements.
Internal audit Assess whether model-risk governance, policies and controls are rigorous, effective and implemented. Generally should not duplicate routine development or validation work; it evaluates the framework and its operation.

Federal Reserve Governor Lael Brainard captured the independence principle in a November 13, 2018 speech, describing effective challenge as “unbiased, qualified individuals separated from the model’s development, implementation, and use.” That wording remains a useful explanation of the principle, although the speech’s references to the former SR 11-7 framework are historical; the April 2026 interagency revision is the current US guidance discussed here.

When an internal team is the better reviewer

An internal function is usually the strongest first line of independent validation when it can meet the competence and conflict requirements.

It understands the institution’s risk and use context

Internal validators can see how a score affects underwriting, pricing, capital, fraud controls, collections, liquidity, trading or customer communications. That context matters: a technically accurate model can still be unsuitable if a threshold changes a regulated decision, relies on data unavailable at decision time or is used outside its approved population.

It has continuing access and continuity

Internal staff can inspect source data, production logs, change tickets, exceptions and incidents without renegotiating access for every review. They remain available for monitoring, challenger-model work, issue closure and revalidation after a material change. Continuity is particularly valuable for systems that learn, receive frequent updates or interact with operational workflows.

It can challenge business incentives

An internal validation team can be independent even though it is employed by the institution. Independence requires practical safeguards: a reporting line that permits escalation outside the development chain, authority to delay or restrict use, performance objectives that do not reward launch alone, and documented treatment of disagreements. A validator who reports to the model owner, depends on the project’s bonus or lacks access to senior risk governance is not meaningfully independent merely because the job title says “validation.”

It can integrate evidence across the portfolio

Institutions with several models can compare recurring weaknesses—such as unstable data feeds, weak vendor documentation or inadequate drift thresholds—and apply common standards. An internal team also sees interactions among models, manual overrides and policy rules that an isolated contractor may miss.

When an external expert adds real value

External review is justified when it materially improves the quality or credibility of challenge. It should solve a defined problem, not serve as a ceremonial sign-off.

Specialized technical methods

Outside expertise can be useful for areas such as advanced natural-language processing, computer vision, adversarial testing, privacy-preserving methods, causal inference, complex optimization or a novel validation technique that the internal team does not routinely perform. The engagement should name the methods, tests, evidence and acceptance criteria required.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Insufficient internal capacity

A small risk function may be unable to review several material systems before planned deployment or may lack staff for a major revalidation. Temporary external capacity can prevent rushed reviews, provided internal staff remain accountable for scope, interpretation and remediation.

A need for additional independence

An outside reviewer can provide a fresh challenge when development and validation teams share management, when a high-stakes decision is disputed, or when senior governance wants an independent assessment of a material issue. The institution should still check the expert’s conflicts, prior work for the vendor or developer, confidentiality arrangements and ability to access necessary evidence.

Vendor opacity or unusually complex products

A proprietary vendor model may expose only inputs, outputs and limited documentation. An external specialist may help test behavior, conduct benchmarking, examine stability and identify risks that internal staff cannot assess alone. Lack of source-code access does not eliminate the institution’s duty to understand design, data, performance and fit for purpose; it is a constraint that must be recorded and managed.

Independent assurance after a serious incident

Following a material model failure, customer harm, data breach or regulatory finding, an independent investigation may be appropriate. Its scope should cover root cause, governance, controls, decisions and remediation—not just whether a particular statistical test was passed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use these decision axes instead of a simplistic internal/external vote

The 2026 guidance does not prescribe a universal scorecard or a threshold for hiring consultants. A practical decision record can evaluate the following questions and explain the resulting staffing choice.

Axis Questions to answer What may point toward external help
Competence Does the proposed reviewer understand the model class, data, controls and financial use? A method or domain is not represented internally.
Independence Can the reviewer challenge developers and business sponsors, escalate findings and recommend restricted use? Reporting conflicts or incentives cannot be corrected promptly.
Evidence access Will the reviewer obtain documentation, data lineage, code or configuration, logs, vendor information and user procedures? A specialist has negotiation leverage or testing capability needed to evaluate a closed product.
Materiality and complexity Could an error affect customers, safety, capital, liquidity, compliance or a large portfolio? How complex and opaque is the system? High-impact or technically novel systems warrant an additional independent challenge.
Change and speed How often do data, code, prompts, thresholds, vendors or operating conditions change? Rapid releases exceed internal review capacity or require short-term surge support.
Continuity Who will monitor the model, investigate drift and close findings after the engagement ends? External work is useful only if internal ownership and follow-up are assigned.
Accountability and confidentiality Who makes the approval decision, protects sensitive data and reports to the board or committee? An outside party can be contractually bound, but accountability remains with the institution.
Total effort and cost What is the effort to build internal capability, procure a specialist and maintain the review over the system’s life? Short-term external work may be efficient, but recurring dependence can create a new concentration and continuity risk.

Record the rationale, not merely the result. “External because the model is important” is incomplete; state which skill, independence, capacity or evidence gap the engagement closes and how the institution will retain control.

Scale review intensity to risk and exposure

A proportional program does not give every model the same battery of tests. Consider the intended use, affected customers, financial exposure, complexity, autonomy, data sensitivity, change rate, explainability, third-party dependence and quality of available evidence.

Lower-risk or limited-use systems

For a contained analytical tool with no automated customer or capital decision, a focused conceptual review, implementation check, documented limitations and basic monitoring may be sufficient. “Lower risk” must be justified by actual use and controls, not by labeling a system as a pilot while users rely on its outputs in consequential decisions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Material decision systems

Credit, fraud, pricing, capital, liquidity, market-risk or customer-impacting systems generally require deeper testing of data lineage, performance by relevant segments, stability, implementation, controls, outcomes and monitoring. Independent validation should be completed before use unless an approved exception documents restrictions and compensating controls.

High-complexity or high-autonomy systems

Systems that change frequently, interact with external content, generate recommendations at scale or combine several models warrant broader challenge. Testing may need scenario analysis, robustness and stress tests, access-control review, human-override testing, incident exercises and specialist expertise. The exact depth should follow the risk assessment; no single test list applies to every institution.

A practical internal-plus-external review workflow

  1. Inventory and classify the system. Record the owner, purpose, users, decisions influenced, model type, data sources, vendor dependencies, version, change frequency and potential customer or financial impact.
  2. Assign the accountable owner. Name the business and technical owners, the validation lead, the internal-audit contact and the committee or executive authorized to approve, restrict or retire use.
  3. Check independence and capability. Map reporting lines, incentives, conflicts, required methods and available capacity. Decide whether internal staff can perform the review, need an external specialist, or need both.
  4. Define the validation plan. Specify scope, tests, evidence, sampling, assumptions, success criteria, deliverables, dates, escalation rules and what is outside scope. For a vendor system, list the documentation and performance information the institution must obtain.
  5. Obtain and preserve evidence. Collect design documents, data dictionaries, lineage, code or configuration, training and test results, change records, user procedures, logs, monitoring definitions and vendor disclosures. Record unavailable information and its effect on confidence.
  6. Perform conceptual and technical tests. Examine assumptions, data quality, leakage, representativeness, performance, calibration, robustness, explainability appropriate to the use, implementation fidelity and relevant outcome or fairness indicators.
  7. Assess operational controls. Test access, versioning, approvals, overrides, human review, incident response, privacy and security controls, monitoring alerts and the process for changing prompts, thresholds or models.
  8. Issue findings with owners and dates. Classify severity, explain the affected decision, identify root cause, assign remediation and state whether use should continue, be restricted, paused or stopped.
  9. Make and document the approval decision. The accountable governance body accepts residual risk, requires conditions, or rejects deployment. A validator supplies an opinion; management owns the use decision.
  10. Monitor and revalidate. Track performance, drift, data quality, incidents, overrides, complaints and material changes. Trigger targeted or full revalidation when thresholds are breached or the system’s purpose, data, vendor or operating environment changes.

How to manage an external reviewer

An external engagement is part of model-risk management, not a procurement transaction that ends when a report arrives. The statement of work should include:

  • the precise system, version, use case, jurisdiction and review period;
  • required qualifications and named personnel, including relevant financial-services and model-risk experience;
  • independence disclosures, conflicts checks and restrictions on simultaneous work for the developer or vendor;
  • data, system, documentation and environment access, along with confidentiality, retention and secure-transfer requirements;
  • tests, samples, assumptions, limitations, deliverables and the format of supporting work papers;
  • severity definitions, escalation timing and the process for management responses;
  • responsibility for follow-up testing, remediation verification and re-review after changes;
  • rights to use the work in governance, audit and supervisory discussions; and
  • exit and continuity arrangements so the institution can monitor the system after the contract ends.

Internal staff should challenge the external report, reconcile it with their own evidence and enter findings into the institution’s issue-management process. A polished report that is not understood by the owner, validation function and governing committee is not effective validation.

Vendor models: opacity changes the controls, not the duty

The interagency guidance expects an institution using a vendor product to seek an understanding of its design, data, performance and fit for purpose, and to monitor it even when proprietary information is unavailable. Ask the vendor for model purpose, input definitions, training and validation information, performance by relevant populations, update practices, version history, service-level commitments, incident notifications and restrictions on use.

Where the vendor will not disclose code or sensitive details, document exactly what cannot be verified. Use available behavioral testing, outcome analysis, benchmark comparisons, stability monitoring, contractual rights, access controls and use restrictions to reduce the resulting uncertainty. Do not describe a vendor’s assurance statement as the institution’s own validation, and do not let an external reviewer simply repeat vendor claims without independent testing.

What internal audit should—and should not—do

Internal audit normally assesses whether model-risk policies, governance, controls and reporting are rigorous, effective and implemented. It can examine whether validation is independent, whether findings are resolved and whether management follows escalation rules. It generally should not duplicate routine model development or validation, because doing so can compromise its later ability to provide independent assurance.

If audit staff possess specialized technical skills, they may contribute under a clearly defined arrangement that preserves audit independence and avoids taking management responsibility. Clarify whether the work is an audit, advisory support or validation, who owns conclusions and how the role will be treated in future assurance work.

Generative and agentic AI require a scope warning

The April 17, 2026 interagency guidance expressly excludes generative and agentic AI models from its scope, describing them as novel and rapidly evolving. It does not provide a complete generative-AI-specific validation standard. Institutions should therefore apply broader governance and risk-management practices to tools outside the document’s scope, while recognizing that this is not the same as an agency-defined checklist for generative or agentic systems.

For such systems, define the use, prohibited actions, human oversight, data handling, prompt or tool changes, output monitoring, security testing, incident response and vendor responsibilities. Determine whether the system influences a traditional model or a consequential financial decision; if so, include it in the relevant model-risk inventory and apply proportionate independent challenge. Obtain jurisdiction-specific legal and supervisory advice before making claims about requirements outside the United States or outside banking.

Common failure modes and corrective actions

Failure mode Why it fails Correction
The developer signs off the validation. Incentives and confirmation bias prevent meaningful challenge. Assign an independent validator with escalation rights and separate performance objectives.
An outside firm is hired to transfer accountability. The institution still owns the decision, evidence and monitoring. Define an accountable owner and integrate external work into internal governance and issue tracking.
A generic checklist is applied to every system. Testing is disconnected from use, materiality and complexity. Document a risk assessment and tailor scope, depth and monitoring.
Vendor secrecy is treated as a waiver. Unknown design or data creates unmeasured risk. Record information gaps, perform behavioral and outcome testing, negotiate access and impose restrictions where needed.
Validation ends at launch. Performance, data and operating conditions change. Set monitoring thresholds, alert owners, review cadence and revalidation triggers.
Findings have no consequence. Reports do not reduce risk unless management acts. Assign severity, owner and due date; restrict, override, compensate or stop use when warranted.
Internal audit repeats validation. Audit loses independence and assurance is duplicated. Have audit test governance and control effectiveness rather than reperforming routine technical validation.

What the April 2026 US guidance covers—and what it does not

The revised interagency guidance is risk-based and tailored to an institution’s model-risk profile, size and complexity. It is expected to be most relevant to banking organizations with more than $30 billion in total assets. Smaller banks generally fall outside that expected focus unless their model-risk exposure is significant. The $30 billion figure is a scope parameter in the guidance, not a blanket exemption from other laws, supervisory expectations, contracts or prudent controls.

The guidance is aimed at traditional model-risk management and excludes generative and agentic AI. It also does not settle requirements for non-US jurisdictions, nonbank financial firms or every sector-specific use. Institutions operating across jurisdictions should identify the applicable regulator and obtain advice for the actual product, decision and geography rather than treating US banking guidance as universal.

The defensible operating model

For most financial institutions, establish an internal validation capability that is independent from development and use, give it qualified staff and escalation authority, and make it responsible for a documented, risk-proportionate opinion. Use internal audit for independent assurance over the framework and control implementation. Bring in external experts for defined gaps in method, independence, capacity or specialist challenge, with contracts and governance that keep the institution in control.

This arrangement answers the real question better than choosing a side. The reviewer can be internal, external or a combination; what matters is whether the review is rigorous, effective, competent, independent enough to challenge, supported by adequate evidence and connected to decisions that limit risk throughout the system’s lifecycle.
