Growth stocks usually face more valuation pressure than value stocks when inflation and interest rates rise. Their prices reflect a larger share of profits expected years in the future, so a higher discount rate reduces the present value of those cash flows more sharply. Inflation can compound the problem by reducing expected real earnings growth while increasing the return investors require.
That is a tendency, not a rule. Growth stocks can still rise when rates increase if the move reflects stronger productivity, demand or earnings, or if their valuations and company fundamentals are strong enough to absorb the change. The key is to identify why rates are rising, how much future growth is already priced in, and how the individual company funds and protects its business.
Why higher interest rates usually hurt growth-stock valuations
A stock is worth the present value of its future cash flows. Investors discount each future dollar because money received later is less valuable than money received today and because future results are uncertain. The discount rate incorporates the risk-free rate, inflation expectations and compensation for taking equity risk.
When market interest rates rise, the discount rate used in valuation models generally rises as well. A cash flow arriving next year loses some value, but a cash flow expected ten years from now loses considerably more because the higher rate is applied over more periods. This is the central reason growth stocks, whose investment case depends heavily on distant profits, are often called “long-duration” equities.

Duration is about the timing of value, not just the growth label
High-growth companies often reinvest today’s revenue in research, sales capacity or market expansion rather than reporting large current profits. Their valuation therefore depends on assumptions about earnings many years ahead. The Federal Reserve Bank of Atlanta’s equity-duration discussion summarizes the relationship directly: “High-growth stocks are more sensitive to changes in interest rates than low-growth stocks.”
A company can have a high share price and still be less rate-sensitive if most of its value comes from near-term cash generation. Conversely, a smaller or profitable company can have substantial duration if investors are paying mainly for an extended runway of future growth. Duration should therefore be assessed from the timing of expected cash flows, not from a fund’s label alone.
Rates can affect expected earnings as well as the valuation multiple
Higher real rates can raise a company’s cost of capital and restrain economic activity. Slower demand may reduce the growth rate analysts expect, while a more expensive hurdle rate makes marginal projects less attractive. The same Atlanta Federal Reserve review identifies both channels: higher rates discount distant cash flows more heavily and can reduce projected earnings growth.
Federal Reserve research also finds that firms with low book-to-market ratios—the conventional research definition of growth firms—are more sensitive to contractionary monetary-policy shocks than value firms. The study links that sensitivity to greater reliance on external financing and greater exposure to discounting future cash flows.
How inflation creates a double headwind
Inflation affects the equation through two related channels. First, investors generally demand a higher nominal return when they expect prices to rise faster. After adjusting for inflation, the required real return can still increase if the inflation shock raises uncertainty or risk premiums. Second, the same inflation can reduce the amount of real (inflation-adjusted) earnings a company is expected to generate.

Higher required returns lower present values
A Federal Reserve analysis by Steven A. Sharpe estimated that a one-percentage-point increase in expected inflation raised required real returns by about one percentage point and, in that model and sample, implied an average 20 percent decline in the level of stock prices. That is an historical model estimate for the market, not a forecast that every stock will fall 20 percent after any inflation increase. It illustrates why a change in discount rates can have a large valuation effect.
Real earnings growth can fall
Companies may face higher wages, materials, transportation and financing costs. If they cannot raise prices enough to offset those costs, nominal revenue may grow while real profit growth slows. A company whose valuation assumes rapid, sustained real growth is more exposed to that revision than one whose value rests on established near-term cash flows.

Businesses with strong pricing power may pass higher costs to customers, and some industries can benefit from higher nominal prices. The relevant question is whether revenue, margins and reinvestment returns keep pace with the inflation rate and the higher return investors require.
The reason rates are rising matters
“Rates up” is not one economic event. The same increase in Treasury yields can produce different stock-market outcomes depending on growth expectations, central-bank policy and the source of inflation.
Growth-supportive (“good”) inflation
Inflation can accompany stronger demand, improving productivity or a durable expansion. If investors believe companies will deliver faster earnings growth, that improvement can offset some of the valuation damage from higher rates. A 2025 Federal Reserve study finds that when inflation is perceived as “good inflation” associated with stronger growth, movements in expected inflation can reduce credit spreads and raise equity valuations.

In this setting, growth stocks may continue rising, especially when their earnings estimates are being revised upward faster than discount rates are increasing. The outcome depends on the balance between the improved cash-flow outlook and the valuation effect.
Supply-driven or policy-induced (“bad”) inflation
Inflation caused by supply constraints, energy shocks or persistent wage-price pressure can squeeze margins while prompting a central bank to tighten policy. If demand is also weakening, both parts of the valuation equation move against high-duration companies: expected real growth falls and required returns rise. The 2025 Federal Reserve evidence says the effects of “bad inflation” are weaker or can reverse compared with the growth-supportive case.
Anticipated versus surprise rate moves
Markets price expected policy changes before the announcement. A rate increase that is widely anticipated may cause little additional damage on the day it occurs, while an unexpected move or a change in the expected path can trigger a sharp repricing. Look at the entire yield curve and at changes in earnings estimates, not only the central bank’s latest target-rate decision.
Growth stocks versus value stocks when rates rise
Value stocks are not immune to inflation or higher rates. They can have cyclical revenues, debt refinancing needs or direct exposure to slowing demand. They often have, however, a larger share of value in current or near-term cash flows and therefore lower equity duration on average.
| Comparison factor | Higher-duration growth company | Typical lower-duration value company |
|---|---|---|
| Where value comes from | More dependent on profits expected many years ahead | More dependent on current assets, cash flow or nearer-term earnings |
| Rate sensitivity | Usually greater when discount rates change | Usually lower, though not zero |
| External financing | May need outside capital to fund expansion before cash flow matures | May be more self-funded, but leverage varies widely |
| Margin exposure | Early-stage or low-margin firms can be vulnerable to input-cost inflation | Established firms may have steadier margins, but sector conditions differ |
| Potential offset | Rapidly rising earnings or strong pricing power can offset multiple compression | Current cash generation can cushion valuation changes, while cyclical demand can hurt |
This is a comparison of common characteristics, not a guarantee for every stock, index or period. A highly leveraged value company can be more vulnerable than a profitable growth company with net cash.

Company characteristics that determine the damage
Starting valuation
Two companies with identical growth prospects can respond differently if one trades at a much higher price-to-earnings or price-to-sales multiple. A high starting multiple leaves less room for a higher discount rate or a small earnings disappointment. Multiple compression can occur even when a company continues to grow, because investors are paying less for each dollar of expected future earnings.
Profitability and pricing power
Recurring gross margins, operating margins and free cash flow show how much inflation a business can absorb. Pricing power is stronger when a product is difficult to replace, switching costs are high or contracts allow timely price adjustments. A company that must discount to maintain volume may see inflation translate directly into lower real profits.
Leverage and refinancing exposure
Higher rates increase interest expense when debt is floating-rate or must be refinanced. Examine maturity dates, fixed-versus-variable debt, interest coverage and covenant headroom. A company with substantial cash and long-dated fixed-rate debt may be less exposed than a faster-growing peer that must repeatedly issue debt or equity.
Need for external capital
Unprofitable growth companies often depend on new borrowing or share issuance. Tighter financial conditions can raise the cost of that capital, reduce investor appetite and force slower expansion. The Federal Reserve’s research linking growth firms to greater external-financing dependence helps explain why monetary tightening can affect them beyond the mechanical discount-rate calculation.

Ask when the company is expected to generate meaningful free cash flow and what assumptions are required to get there. A modest change in the terminal growth rate or in the timing of profitability can have a large effect when most of the valuation rests on the terminal period.

A practical way to analyze a rate-and-inflation shock
Use the following sequence rather than making a blanket growth-to-value switch.
- Identify the rate move. Separate real-rate changes from inflation-expectation changes, and note whether the move was expected or a surprise.
- Classify the inflation source. Determine whether stronger demand and productivity, supply disruption or restrictive-policy concerns are driving the move.
- Revisit the earnings path. Test revenue growth, margins, capital spending and the date of positive free cash flow under slower real growth and higher input costs.
- Measure financing risk. Review cash balances, debt maturities, interest rates, interest coverage and the likelihood of issuing stock or debt during a tighter-credit period.
- Compare valuation with revised fundamentals. A lower multiple is not automatically cheap if earnings estimates are falling; a high multiple is not automatically unreasonable if durable growth and returns on capital are improving.
- Use a benchmark, not a slogan. Compare the company with a relevant value or broad-market benchmark on duration, profitability, leverage and valuation. “Rotate to value” is not a substitute for this analysis.
Can growth stocks still rise during inflation?
Yes. Growth stocks can rise when inflation and rates increase if several conditions align:
- Expected earnings growth is upgraded enough to offset the higher discount rate.
- The business has pricing power and protects real margins.
- Its balance sheet reduces dependence on expensive external financing.
- The stock’s starting valuation already reflects a substantial rate premium.
- The rate increase signals a healthier economy rather than a demand shock or policy error.
Conversely, a profitable company can fall if its valuation was extreme, its growth is concentrated in distant years or investors believe the rate path will stay restrictive for longer. Market direction and business quality are related but not interchangeable.
What long-run evidence does—and does not—show
Federal Reserve research covering 1989 to 2019 found that declining risk-free rates accounted for all of the expansion in price-to-earnings multiples in its analysis. Lower interest expenses and corporate taxes explained more than 40 percent of real corporate-profit growth over that period. The result supports the idea that a reversal toward higher rates can remove a valuation and profit tailwind, but it does not predict an individual company’s return.
The broader evidence establishes a conditional tendency: high-duration growth equities are generally more sensitive to discount-rate changes, while inflation can reduce real growth and increase required returns. It does not establish a universal percentage loss after a rate increase, a fixed time period for underperformance or a rule that investors should always move from growth to value.
Quick Recap
Common mistakes to avoid
- Treating every yield increase as bearish. Determine whether stronger growth is improving earnings expectations.
- Using nominal revenue as proof of real growth. Adjust the analysis for the purchasing power lost to inflation.
- Ignoring valuation starting points. A company can execute well while its multiple contracts.
- Overlooking refinancing dates. Debt that appears inexpensive today may reset at a higher rate later.
- Assuming an index label describes every holding. Growth and value benchmarks contain companies with different duration, leverage and profitability.
- Turning a tendency into a timing rule. The evidence does not support a reliable universal return forecast or an automatic portfolio rotation.
