A startup term sheet should describe two separate decisions: who may buy securities in the financing now being raised, and whether an investor may buy securities in later financings. State the current round’s size, security, price or conversion terms, each investor’s commitment, conditions, oversubscription process, and closing timetable. If future participation is intended, add a separate pro-rata clause covering eligibility, the ownership denominator, covered issuances, carve-outs, notice, elections, unused capacity, transfers, and termination. Treat every point as negotiated transaction language and carry it consistently into the definitive financing documents.

Separate current-round allocation from future-round participation

“Allocation” answers a present-tense question: how much of this financing can, or must, a particular investor purchase? A future-round participation right answers a different question: if the company issues securities later, may that investor buy enough to preserve its ownership percentage?

Putting both concepts under one heading can create an avoidable dispute. An investor can have a firm allocation in the current round but no right to invest in the next round. Conversely, an investor may have a future pro-rata right without being promised a particular amount in the financing being negotiated today. Use separate headings and defined terms in the term sheet so the definitive documents do not have to infer the parties’ intent.

Decision What it controls Questions the term sheet should answer
Current-round allocation Purchases in the financing currently marketed Who is investing, what security is being sold, how much each investor may or must buy, and what happens if demand exceeds the round size?
Future-round participation Optional purchases in later issuances Who qualifies, how ownership is measured, which issuances are covered, how notice and elections work, and whether unused capacity can be reallocated?

Neither label supplies a universal legal formula. The reviewed National Venture Capital Association (NVCA) materials are model documents, not a rulebook for every financing. NVCA says, “Each document is intended to serve as a starting point only and should be tailored to meet your specific requirements.” See the NVCA Model Legal Documents page for that qualification and the current model-document index.

Specify the allocation for the financing being raised now

The current-round section should let a reader determine the company’s target, each investor’s expected purchase, and the consequences if the round changes. Use a table or schedule when several investors have different commitments; prose alone makes it difficult to spot an unallocated amount.

State the round size and any minimum or maximum

Identify the total amount the company seeks to raise. If the company can close below the target, state the minimum closing amount and who can waive it. If the company may accept more than the target, state the maximum or explain who approves an increase. A target described as “approximately” without a floor, ceiling, or decision-maker leaves the allocation process open.

Also state whether the round closes in one transaction or in tranches. A tranche can have its own minimum, deadline, or condition, and those details can change whether an investor’s allocation is available at the first closing or reserved for a later one.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Identify the security, price, and conversion terms

Name the security and class being issued, such as a preferred-stock series, convertible instrument, or other agreed security. Include the price per share when it is fixed. For a convertible security, describe the conversion mechanics that determine what the investor receives rather than presenting a share number that is not yet knowable. If the security has a valuation cap, discount, interest, or other conversion input, cross-reference the definitive terms instead of leaving the term sheet’s description ambiguous.

List each named investor’s commitment or allocation

For every investor covered by the current financing, state the dollar amount committed or the number of securities allocated, and distinguish a commitment from a non-binding indication of interest. Say whether the amount is a maximum, a minimum, or a fixed purchase obligation subject to closing conditions.

Explain what happens if an investor funds less than its stated amount. The term sheet can provide for a reduction, cancellation, or reallocation, but it should name the party authorized to make that decision and the priority among other investors. Do not assume that an unused allocation automatically goes to the next investor in line.

Describe conditions that can change an allocation

Use a short list of objective conditions: completion of diligence, execution of definitive agreements, regulatory or shareholder approvals, satisfaction of a minimum raise, or delivery of funds by a specified closing. If an allocation is subject to board or lead-investor approval, identify that approval expressly and state whether it can be withheld in the approving party’s discretion.

When the company can reallocate securities, specify the trigger, notice (if any), and new priority. A clause that says allocations are “subject to change” without a process gives no practical protection to either side.

Set the current-round oversubscription procedure

Oversubscription occurs when aggregate requests exceed the securities available in the current financing. The term sheet should identify:

  • who decides whether to increase the round, scale requests back, or reject requests;
  • whether existing investors, a lead investor, strategic participants, or another group receives priority;
  • how reductions are calculated if the company scales everyone back; and
  • what happens when an investor declines, misses a funding deadline, or is unable to satisfy a closing condition.

This is a present-round allocation rule. Do not call it a “pro-rata right” unless it actually grants the defined ability to maintain ownership in a future issuance.

Draft a distinct right to participate in future rounds

The NVCA 2020 model term-sheet form calls this concept “Right to Participate Pro Rata in Future Rounds.” Its example bases the calculation on percentage equity ownership assuming conversion of outstanding preferred stock into common stock and exercise of outstanding options under company stock plans. It addresses subsequent equity issuances, lists exceptions, and gives remaining eligible investors an opportunity to purchase the portion another eligible investor does not take. The form is a drafting prompt, not a mandatory market formula; read its cross-references in the context of the complete document at the NVCA 2020 model term-sheet form.

Define who is eligible

Choose one eligibility rule and define it precisely:

  • All investors: every investor in the current financing receives the right, regardless of check size.
  • Named investors: only the investors listed in the term sheet qualify.
  • Major Investors: an investor qualifies only while it meets a negotiated ownership, purchase, or other threshold.

For a threshold, state the measurement date and whether the threshold is tested before or after a financing, transfer, conversion, or dilution event. If a holder can lose the right after selling part of its position, say whether the loss is permanent or whether it can be restored.

Write the ownership denominator and measurement point

“Pro rata” is incomplete without a denominator. State whether the percentage is calculated on a fully diluted, as-converted, option-exercised, or another agreed basis. Identify how the calculation treats outstanding convertibles, warrants, reserved option shares, unissued plan shares, and instruments that convert in the upcoming financing.

Also state when ownership is measured: for example, immediately before the future issuance, on the date of the company’s notice, or at another agreed time. A denominator that changes between notice and closing can produce a different allocation, so the term sheet should say which capitalization snapshot controls.

An illustrative calculation can make the intended mechanics testable: if the agreed calculation gives an eligible holder 8% ownership at the measurement point and the company offers 1,000,000 new securities in a covered issuance, a right limited to maintaining that percentage would ordinarily be expressed as the holder’s 8% share of the offered securities, subject to the defined denominator, exclusions, and any oversubscription rule. This example is not a legal default or a promise about any particular financing.

List covered issuances and exclusions

Describe which future transactions trigger the right. The clause might cover subsequent issuances of equity securities, but the parties should define whether that includes preferred stock, common stock, options, warrants, convertible instruments, securities issued for acquisitions, or other consideration.

List exclusions in the term sheet or incorporate them by an exact cross-reference. The NVCA example refers to exceptions elsewhere in the model, including issuances covered by its anti-dilution provision and shares issued in an initial public offering. A reader cannot evaluate the scope by reading only the sentence granting the right; review every referenced provision together and make sure the definitive charter and investors’ rights agreement use compatible definitions.

Distinguish ordinary pro rata from additional participation

A right to buy enough securities to maintain a calculated percentage is different from a right to request more than that amount. If the latter is intended, describe it as an additional or oversubscription right rather than calling it “pro rata.” State whether the company may approve additional purchases, whether a lead investor has priority, and how competing requests are scaled.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Decide what happens to an unused portion

If an eligible investor declines all or part of its pro-rata amount, the term sheet can let other eligible investors purchase the unused securities. State whether they may request only their own pro-rata amount or also the declined portion, and how the company allocates competing requests. Possible methods include priority by a named order, allocation in proportion to each requesting holder’s ownership, or a company-approved scale-back. The choice is negotiable; do not imply that one method is universal.

Put the exercise mechanics in writing

A participation right is difficult to use if the notice and closing process is missing. The term sheet should provide enough detail for counsel to turn it into an operative provision.

  1. Notice: identify who sends the notice, the delivery method, and the information included. The notice normally needs the type and amount of securities, price or conversion terms, proposed closing date, material conditions, and the holder’s calculated maximum purchase.
  2. Election period: state the response deadline and when the period begins. The reviewed model materials do not establish a universal number of days, so select a period that fits the transaction and say whether the deadline is measured in calendar or business days.
  3. Election form: specify whether the holder must sign a written election, reply through a designated notice address, or complete another stated process. Explain whether silence is a waiver for that issuance.
  4. Payment and closing: state when funds are due, whether payment must be wired before closing, and whether the purchase closes at the same time as the company’s principal financing.
  5. Scaling and unused capacity: set the sequence for allocating securities that holders do not take, including any second election and its deadline.
  6. Assignment: state whether the right can be transferred, to whom, and whether an assignee must meet the same eligibility threshold. Address transfers to affiliates separately if that is intended.
  7. Records and calculation: identify the capitalization record or schedule used for the denominator and who resolves a calculation dispute.

These mechanics should match the notice, waiver, confidentiality, and closing provisions in the definitive Investors’ Rights Agreement and related financing documents.

Set duration, termination, and interaction with other rights

Say when the future-round right starts and ends. Common negotiated endpoints include a specified financing, an initial public offering, a sale of the company, a holder’s failure to meet an eligibility threshold, or a transfer that is not permitted under the agreement. If the right survives a partial sale or a reorganization, state the survival rule instead of relying on implication.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Coordinate the participation right with other investor protections. A new lead investor may require a reserved allocation, exclusivity, or a cap on the amount available to existing holders. Anti-dilution protection, board consent, information rights, and transfer restrictions may use different capitalization definitions or exceptions. Put the hierarchy and cross-references in the term sheet so a later document does not accidentally grant two inconsistent formulas.

Compare proposals on decision-relevant axes

When founders or investors compare term sheets, evaluate the mechanics rather than the label attached to the clause.

Axis Narrower design Broader design Trade-off to discuss
Eligibility Named holders or a high Major Investor threshold Every investor or a low threshold Fewer holders simplify notices and later allocations; broader eligibility preserves more holders’ ability to invest.
Denominator A narrowly defined capitalization snapshot Fully diluted or as-converted treatment of more instruments A broader denominator can better reflect potential ownership but may reduce the immediate percentage available to a holder.
Covered issuances Only specified priced equity rounds Most equity and convertible issuances Broader coverage protects against more dilution but reserves flexibility the company may need for strategic transactions.
Participation size Only the calculated maintenance amount Maintenance amount plus an additional request right Additional capacity helps existing investors invest more but can leave less room for a new lead or other participants.
Unused amounts Return to the company Offer to other eligible investors Reallocation can fill the round efficiently but adds notices, elections, and competing claims.
Exercise process Short, single election window Multiple rounds or a second election Longer processes give holders more opportunity but can delay a financing close.
Duration Ends at a stated event or after a limited period Continues while the holder remains eligible Longer duration offers continuity while reserving more of future rounds.

These are practical consequences of the mechanics, not measured market outcomes. The term sheet should record the business choice the parties actually made.

Common drafting failures and how to correct them

  • One vague “allocation” paragraph: split the current-round purchase terms from future participation rights.
  • “Pro rata” with no denominator: define the capitalization basis, included instruments, and measurement time.
  • Hidden carve-outs: list exclusions or identify every cross-reference and review the referenced provision in full.
  • No answer when a holder declines: specify whether unused securities return to the company or go to other eligible holders, and give the priority rule.
  • Unstated deadline: select a notice and election period, identify the start date, and explain the result of no response.
  • Confusing extra capacity with pro rata: label any above-maintenance purchase right separately and describe the scale-back method.
  • Inconsistent definitive documents: compare the term sheet, charter, subscription or purchase agreement, and Investors’ Rights Agreement for identical defined terms and calculations.
  • Assuming the term sheet’s legal effect: whether a term sheet binds, which provisions bind, and whether a particular allocation or participation clause is enforceable depend on its wording, governing law, and facts.

Use the term sheet as a controlled handoff to definitive documents

Before signing, create a short schedule that lists the round target, each current investor’s amount, the security and price or conversion inputs, the future-right eligibility test, denominator, covered issuances, exclusions, deadlines, unused-capacity rule, transfer treatment, and termination events. Have the drafting team trace each schedule item into the definitive agreements and capitalization model.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Model documents can accelerate that process, but they do not replace transaction-specific drafting. NVCA’s own materials describe their documents as starting points that must be tailored. Qualified financing counsel should review the final language, especially where the term sheet uses a cross-reference, a capitalization calculation, a binding-effect provision, or a condition that could change who is entitled to purchase.
