When interest rates rise, first determine whether you own an individual bond or shares of a bond fund, then match the investment to your cash needs and time horizon. A falling quoted price is usually the market adjusting older fixed-rate bonds to compete with newly issued bonds offering higher yields; it does not, by itself, mean an individual bond has stopped paying interest or that its issuer has defaulted.
Do not sell solely because the price is lower. Check maturity, duration, credit quality, liquidity, call provisions, taxes and transaction costs. An individual bond held to maturity can still pay its contractual interest and face value if the issuer meets its obligations, while a bond-fund share has no maturity date that returns your purchase price.
Why bond prices generally fall when rates rise
Most fixed-rate bonds promise a set coupon. If market interest rates subsequently rise, newly issued bonds can offer more attractive yields. The older bond’s coupon has not changed, so investors generally will pay less for it in the secondary market. That lower price raises the older bond’s yield for a new buyer and brings its expected return closer to current market rates.
This inverse relationship applies to market value, not necessarily to the bond’s scheduled cash payments. Unless the issuer changes its terms, an individual bond’s coupon remains the stated amount and its face value is due at maturity, subject to the issuer’s ability to pay. The U.S. Securities and Exchange Commission (SEC) explains the relationship in its Investor Bulletin on fixed-income investments.

“The longer a bond’s maturity, the greater the risk that the bond’s value could be impacted by changing interest rates prior to maturity, which may have a negative effect on the price of the bond.” — SEC Office of Investor Education and Advocacy, Investor.gov
The quoted price matters if you sell, use the bond as collateral, value your portfolio, or need to rebalance. It matters less to an investor who can hold the specific bond through maturity, does not need interim liquidity, and is comfortable with the issuer’s credit risk.
Start with your spending date and liquidity needs
The first decision is not “Will rates rise further?” It is “When might I need this money?” Write down the date or range when the principal may be needed and whether you could meet that need from other cash or investments.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitches- Money needed before maturity: You may have to sell at the prevailing market price. A rate-driven decline can then become a realized loss, and selling also gives up future coupon payments.
- Money not needed until after maturity: Holding an individual bond may allow you to receive its scheduled interest and face value at maturity, provided the issuer performs and the bond’s terms do not produce a different outcome.
- Uncertain timing: Preserve flexibility. A fund, a mix of maturities or readily accessible cash may be more suitable than concentrating money in one long-dated issue.
Investment horizon is not a promise that rates will move in your favor. It simply tells you whether you can avoid selling during an unfavorable price period.

Identify what you actually own
Different fixed-income structures react differently to a rate increase. Use the account statement and the security’s official documents to classify the holding before taking action.
| Holding | What the falling price means | Cash-flow or maturity feature | What to check |
|---|---|---|---|
| Individual bond | The quoted market value has declined; the coupon terms have not automatically changed. | A bond held to maturity generally pays stated interest and face value if the issuer meets its obligations. | Maturity date, issuer credit quality, call or prepayment terms, liquidity, taxes and selling costs. |
| Conventional bond fund | The fund’s net asset value changes as the market values its portfolio; your fund shares do not mature. | You can sell shares, but the sale price is the fund’s value at that time and future distributions are not a promise to return your purchase price. | Portfolio duration, holdings, credit quality, expenses, distribution policy and your planned holding period. |
| Target-maturity holding | Prices can fluctuate before the target date even though the portfolio is designed around a stated maturity year. | Check the product’s stated termination or maturity mechanics; a target date does not eliminate issuer, market or liquidity risk. | Underlying holdings, termination terms, costs, credit exposure and whether proceeds arrive when you need them. |
A bond fund can keep changing in value because you own shares in a pool rather than one bond with a single maturity date. The SEC’s bond FAQ and Vanguard’s duration glossary describe these distinctions.
Use maturity and duration to estimate rate sensitivity
Maturity
Maturity is the date on which an individual bond is scheduled to repay its face value, subject to the bond’s terms and the issuer’s ability to pay. Longer-maturity bonds generally have greater exposure to rate-driven price changes than otherwise similar shorter-maturity bonds because more cash flows occur farther in the future.
Duration
Duration is a practical estimate of how sensitive a bond or bond portfolio’s price is to a change in interest rates. A higher duration generally means a larger price response for the same rate move. Duration is an estimate, not a guarantee: credit spreads, embedded options, cash-flow changes and the exact size and direction of a rate move can alter the result. For the definition and limitations, see Vanguard’s duration glossary.

For a fund, use the provider’s published effective or average duration and review how it is calculated. For an individual bond, consider its remaining maturity and any call features rather than relying on the original term alone. Compare duration with the date you expect to spend the money: a long-duration holding can be a poor match for a near-term liability even if its credit quality is high.
Decision steps when a bond price has fallen
- Record the position. Note the security type, face value, current market value, coupon, maturity or target date, duration if available, and whether the holding is in a taxable or tax-advantaged account.
- Map the cash need. List planned withdrawals, emergency reserves and other sources of liquidity. Identify any date on which selling would be unavoidable.
- Read the terms. Confirm payment dates, call or prepayment provisions, redemption conditions and what happens at maturity. A callable bond may be repaid earlier than its final maturity under its terms.
- Assess the issuer or portfolio. Review credit quality, concentration, defaults or downgrades, and for a fund, the largest holdings and sector exposure. A lower price caused by credit deterioration is a different problem from a pure rate move.
- Estimate the cost of changing course. Include bid-ask spreads, commissions or markups, fund transaction effects, taxes and the value of coupons you would forgo after selling.
- Compare replacement choices. Evaluate the new option’s maturity and cash-flow fit, duration, credit risk, liquidity, diversification and total costs—not just its current yield.
- Choose an action consistent with the plan. Possible actions include holding, shortening maturities, reinvesting coupons or maturities at prevailing rates, rebalancing, or selling part rather than all of the position. None is universally correct.
When holding an individual bond can make sense
If an individual bond’s maturity aligns with a known spending date, holding it can reduce the need to sell during an interim price decline. You continue to receive the contractual coupon, and at maturity you receive the stated face value if the issuer pays as promised. This is a statement about contractual cash flows and issuer performance, not a guarantee that the investment is free of loss.
Holding does not remove risk. The issuer could default, the bond could be called, and inflation could reduce the purchasing power of the payments. If you sell before maturity, the market may value the bond below your purchase price, and you surrender future coupons and the maturity payment. A bond’s quoted price can therefore be below your cost even while its scheduled payments are current.
Before holding solely for maturity, verify that the issuer’s credit quality fits your tolerance and that you can cover expenses without selling the bond. Diversification matters: one issuer or one maturity can create a larger failure or reinvestment problem than a spread of holdings.

When a bond-fund investor needs a different approach
A conventional bond fund continually buys, sells and replaces securities. Its share price can rise or fall every trading day as interest rates, credit spreads and portfolio holdings change. There is no maturity date at which your individual shares automatically return their purchase price.
Review the fund’s duration against your holding period. If you need the money soon, a high-duration fund may expose you to a larger rate-related price swing than you can tolerate. If your objective is long-term diversified income, selling after a temporary decline may lock in a loss and remove future distributions; however, continuing to hold is sensible only if the fund still matches your risk, liquidity and allocation plan.
Check the fund’s prospectus and current holdings for credit exposure, calls or prepayments, concentration, expenses and distribution practices. A diversified fund can spread issuer risk, but diversification does not prevent its net asset value from falling when market rates rise.

Using a bond ladder for planned cash needs
A bond ladder staggers maturities so that portions of the portfolio come due at different dates. The structure can align some principal with planned spending and create regular opportunities to reinvest maturing bonds at then-current rates. Vanguard describes the approach in its bond-ladder guidance.

A ladder is a cash-flow design, not a safety guarantee. It still carries market, credit and liquidity risks, and a callable bond may not mature when expected. Build the rungs around actual liabilities, keep a separate emergency reserve, and review issuer diversification and costs. If rates rise, later rungs can be reinvested at higher yields; if rates fall, earlier purchases may provide more attractive coupons than newly issued bonds. The trade-off is that a ladder can be less flexible than a pooled fund and requires ongoing monitoring.
Risks that a rate increase does not explain
Do not label every price decline “interest-rate risk.” Investigate other drivers:
- Issuer credit or default risk: A downgrade or worsening financial condition can reduce price and threaten promised payments.
- Liquidity risk: Thin trading can widen the gap between the price at which you can sell and the price shown on a statement.
- Call and prepayment risk: The issuer may repay a callable bond early, ending an attractive coupon and forcing reinvestment.
- Inflation risk: Fixed payments may buy less over time even when they arrive exactly as scheduled.
- Tax and account risk: The tax result of a sale, coupon or fund distribution depends on the account, security and your jurisdiction.
- Concentration risk: A portfolio dominated by one issuer, sector, maturity or fund can suffer more from a single adverse event.
The SEC’s bond investor information is a useful checklist for these risks and for understanding the terms of a particular issue.

- Assuming a lower quote means default: Market prices can fall while an individual issuer continues making scheduled payments.
- Assuming maturity eliminates all loss: The maturity payment depends on the issuer’s ability to pay, and the statement does not apply to fund shares.
- Chasing the newest yield: A higher yield may come with longer duration, weaker credit, lower liquidity or a callable structure.
- Ignoring the sale decision: Selling changes both the price outcome and the future income stream.
- Using duration as a forecast: Duration estimates sensitivity; it does not predict the next rate move or the exact price change.
- Putting near-term spending in a long-duration holding: A forced sale can turn temporary market volatility into a permanent loss.
A practical review checklist
Before placing a trade or changing an allocation, answer these questions in writing:
- What is the earliest date I may need this money?
- Do I own an individual bond, a target-maturity product or a conventional bond fund?
- What are the maturity date, duration, coupon, credit exposure and call features?
- Can I meet the cash need without selling this position?
- What price, spread, commission, tax and foregone income would a sale create?
- Does the replacement improve the fit on maturity, duration, credit, liquidity, diversification and cost?
- Would a ladder or a diversified fund better match the way my cash needs arrive?
