A falling share price is a reason to investigate, not proof that the stock is cheap. Before buying an Indian stock after a decline, check the company’s business and competitors, at least two years of financial statements and cash generation, the reason for the fall, valuation versus prospects, current risks, and whether the position suits your goals, time horizon and existing portfolio. SEBI’s investor guidance provides this framework but does not set a universal buy threshold or promise that a declining stock will recover.
What “buying the dip” actually means
Buying the dip means purchasing shares after their market price has fallen, usually on the expectation that the business remains sound and the price will eventually reflect its value. The phrase describes a timing decision, not an investment thesis. A lower quotation can result from a temporary market sell-off, disappointing results, a regulatory development, a damaged competitive position or a permanent deterioration in the business.
SEBI’s Due Diligence guidance treats the price movement as one item to investigate alongside the company, its financial statements, competitors, announcements and valuation. It does not say that a particular percentage fall makes a stock a bargain. The correct question is: Has the market price fallen more than the business’s long-term earning power and risks justify?

Explain how the company makes money
Write a short description in your own words covering the products or services sold, the customers who pay, the markets served and the factors that determine revenue and costs. If you cannot explain what the company does without relying on a stock tip or a chart pattern, postpone the purchase.

Consider whether demand is recurring or cyclical, whether a small number of customers or suppliers matter disproportionately, and whether the business depends on a licence, commodity price, interest rate or foreign currency. These questions help distinguish a temporary share-price reaction from a change in the economics of the company.
Compare competitive position and prospects
Identify relevant competitors and compare business prospects rather than comparing only share-price performance. Look for differences in growth opportunities, pricing power, distribution, balance-sheet strength and exposure to the same economic conditions. A stock that has fallen less than its peers is not automatically safer, and one that has fallen more is not automatically cheaper.
SEBI specifically includes the company’s business, competitors and economic conditions in its due-diligence factors. Its guidance is educational and should not be read as an endorsement of any named Indian company.
2. Read at least two years of financial statements
SEBI advises reviewing cash-flow, income-statement and balance-sheet information for at least the past two years. Use the company’s filings and results, not a single quarter or an app’s summary score. The purpose is to see how the business behaved before the dip and whether its financial health is changing.
Income statement
- Track revenue and operating profit over the two-year period and note whether changes come from volume, prices, acquisitions or one-off items.
- Separate recurring earnings from exceptional gains, asset sales or other items that are unlikely to repeat.
- Read management’s explanation for a sudden margin or profit change and check whether the explanation is consistent with the business model.
Cash flow
- Compare cash generated from operations with reported profit. Profit that repeatedly fails to convert into operating cash needs an explanation.
- Check whether working-capital movements, customer collections or inventory changes are driving the difference.
- Consider capital spending and financing cash flows so that a positive operating figure is not mistaken for freely available cash.
Balance sheet
- Review borrowings, cash balances and changes in finance costs.
- Look at receivables, inventories and other assets for large or abrupt movements.
- Read notes on contingent liabilities, guarantees, pledges and related-party transactions where disclosed.
SEBI’s checklist does not establish a universal debt, margin or cash-flow cutoff. Avoid turning one ratio into an automatic pass-or-fail rule; investigate the trend and the reason for the change.
3. Find out why the price fell
Check the current price and trading volume, historical price data and recent corporate announcements. SEBI’s investor material recommends examining these sources and identifying whether the move is company-specific or part of a wider market decline.

Company-specific causes
Read announcements about results, guidance, capital raising, management changes, acquisitions, litigation, regulatory action, credit events, dividends or other events that could alter future cash flows. Establish what was announced, when it was announced and whether the information changes your original business thesis.

Market-wide causes
A broad sell-off can push down many otherwise healthy companies. Even then, compare the stock’s move with its sector and relevant market benchmark, and check whether its earnings or financing costs are unusually exposed to the underlying economic event. A market-wide explanation does not remove company-specific risk.
Volume and liquidity
A sharp price move on thin trading can behave differently from a decline accompanied by heavy, sustained volume. Liquidity affects how easily you can enter or exit and what price you may receive. Do not assume that a quoted price is available for the quantity you want to trade.
4. Test valuation instead of counting the percentage fall
SEBI names price-to-earnings (P/E) and intrinsic value among the factors investors may examine, while also recommending comparison with competitors. A stock can be 30% below its previous high and still be expensive if expected profits have fallen by more, or if the earlier price embedded unrealistic growth.
Use P/E in context
Compare the company’s P/E with appropriate peers and with its own history only after checking that earnings are comparable. A cyclical company can look cheap near peak profits and expensive near trough profits. Negative or highly volatile earnings can make P/E unhelpful, so do not force a ratio onto a business for which it has little meaning.

Relate price to prospects
Ask what growth, margins and returns on capital are implied by the current price. Then list the assumptions that must be true for the investment to work. If the price requires years of uninterrupted high growth, a small change in the outlook can justify a large re-rating.

Do not confuse intrinsic value with certainty
An intrinsic-value estimate is a model based on assumptions, not a guaranteed future price. Use more than one reasonable scenario and record which assumptions would invalidate the thesis. SEBI does not provide a single intrinsic-value formula or a universal P/E threshold.
5. Identify the risks that matter for this company
SEBI’s Key risks in Investing material lists market, inflation, liquidity, business, volatility and currency risks. Map each relevant risk to a possible effect on revenue, costs, financing or the ability to sell your shares.

Diversification can reduce the damage from one holding’s poor performance, but it cannot eliminate a market-wide decline. Treat concentration in one company, sector or theme as a separate risk from the quality of the individual business.
6. Check whether the purchase fits your personal plan
SEBI’s Factors to Consider Before Investing guidance says an investment should match your goals, time horizon, risk tolerance and financial circumstances. A stock can be attractive on its own and still be unsuitable for money you need soon.
Goal and time horizon
Define what the money is for and when you may need it. Avoid volatile or illiquid investments for near-term expenses. A long horizon can provide more time to recover from volatility, but it does not guarantee recovery from a permanent business loss.
Risk tolerance and liquidity needs
Decide in advance how much loss or volatility you could withstand without selling in panic. Keep emergency and near-term funds separate from a speculative allocation. Your position size should reflect both the stock’s risk and the consequences if your thesis is wrong.

Portfolio concentration
Review your existing exposure by company, sector, asset class and economic driver. The new purchase may increase a concentration you cannot see from the number of individual holdings alone. Set a maximum allocation or rebalancing rule before placing the order rather than after the price moves.

A practical before-you-buy comparison
Complete this comparison for the stock before and after the fall, and against relevant peers. Record the date of each observation because prices, results and announcements change.

Use this step-by-step decision process
- State the thesis. Write why the business should be worth more in the future and what evidence would disprove that view.
- Read the business and competitor information. Confirm how the company earns money and whether its competitive position is improving, stable or weakening.
- Review two years of accounts. Examine income statements, operating cash flow and balance sheets, then investigate material changes.
- Build an event timeline. Match the price and volume move with results, filings and corporate announcements, and mark wider market events.
- Value the shares. Compare suitable valuation measures with prospects and peers; document assumptions rather than using a fixed dip percentage.
- Map risks. List the risks that could change earnings or liquidity and estimate how the position would affect your portfolio.
- Set the position and review rules. Decide the maximum allocation, purchase schedule, conditions for adding and conditions for stopping before submitting an order.
- Recheck the information. Confirm that the latest announcement, price, volume and valuation data are current on the day you act.
Indian investing setup and process safeguards
Use the correct regulated service
NSE’s Getting Started material directs new investors toward a SEBI-registered broker and completion of KYC when setting up to invest. A broker executes trades; investment advice is a separate service. If you need personalised guidance, consider an appropriately registered investment adviser and verify the provider’s current registration directly before relying on it.
Keep your records
Retain trade confirmations, account statements, research notes, announcements and the assumptions behind your valuation. SEBI’s Do’s and Don’ts of Investing in Securities Market guidance supports researching investments, understanding their risks, choosing them according to objectives and risk appetite, and maintaining trade and account records.

Reject tips and guarantees as a substitute for analysis
Unsolicited messages, pressure to act immediately and guaranteed-return claims do not establish that a falling stock is undervalued. Verify information through official company and exchange disclosures, and do your own risk assessment. SEBI’s risk-management guidance states: “First and foremost, do thorough research about the investment and understand the risks. There is no substitute for that.” See How to Manage Investment Risks.
When waiting is the more disciplined choice
- You cannot explain the business or the reason for the fall.
- The latest accounts or announcements are incomplete, contradictory or too old for the decision.
- The price appears lower, but earnings prospects have deteriorated faster.
- Your valuation depends on optimistic assumptions you cannot defend.
- The purchase would make your portfolio excessively concentrated.
- You need the money in the near term or cannot tolerate further volatility.
- You are relying mainly on a tip, a chart, a guaranteed-return promise or fear of missing out.
Waiting is not a prediction that the price will fall further. It is a decision to avoid acting until the information, valuation and personal fit meet your written criteria.
A simple hypothetical example
Suppose an Indian company falls after a weak quarterly result. A disciplined review would first determine whether the decline came from a temporary inventory build-up, a lost customer, higher financing costs or a permanent change in demand. Next, compare the result with two years of cash flow and balance-sheet data, then read the announcement and compare the company with peers. If profits are expected to remain lower, the old share price is not a useful anchor; valuation must be rebuilt using the new outlook. Finally, check whether buying would breach your sector allocation or use money needed for a near-term goal.

None of those outcomes follows automatically from the size of the decline.
What this checklist cannot do
SEBI’s investor pages are educational material, not personalised advice, a stock recommendation or a guarantee of returns. Company results, announcements, share prices, valuations and tax rules can change. The guidance does not establish a current market-wide dip, a guaranteed recovery rate or an automatic rule to average down. Your decision remains an assessment of evidence, uncertainty and suitability.

Bottom line
Buy a dip only when your research shows that the business, financial condition and future prospects justify the valuation, the cause of the decline is understood, and the position fits your risk capacity and portfolio. A lower price is an invitation to investigate—not evidence that a rebound is due.
