Before buying a listed Indian non-banking financial company (NBFC), identify exactly how it lends, which Reserve Bank of India (RBI) regulatory layer applies, and whether its capital, assets, funding, governance and valuation can withstand a bad credit cycle. A low price-to-book ratio or a high growth rate is not a sufficient reason to buy a lender.

Use the latest annual report, quarterly results, exchange filings, rating-agency reports and current RBI directions. Work through the checks below in order: understand the business, test loss-absorption capacity, examine asset quality and liquidity, verify earnings quality and governance, then decide whether the share price compensates you for the risks.

Start by defining the NBFC you are analysing

“NBFC” covers materially different businesses. A consumer-finance lender, vehicle financier, housing finance company, microfinance institution and wholesale credit provider can have very different borrowers, collateral, collection costs, funding needs and failure modes. Compare companies only after you understand those differences.

Identify the loan engine

  • Consumer credit: often has short contractual tenors but can deteriorate quickly when household cash flow weakens.
  • Vehicle finance: depends on resale values, borrower income and repossession and collection effectiveness.
  • Housing finance: usually has long-duration assets, making interest-rate, refinancing and asset-liability management important.
  • Microfinance and small-business lending: can be sensitive to local economic conditions, borrower concentration and operating execution.
  • Wholesale or real-estate credit: may involve large single-name exposures and longer resolution periods.

Read the segment notes for the share of assets, disbursements, overdue accounts, provisions and profit contributed by each business. A company that reports strong consolidated growth may be expanding mainly in a higher-risk segment or through a subsidiary.

Find the RBI scale-based layer and specialist category

RBI’s scale-based framework places NBFCs into layers, with requirements that vary by size, risk and systemic importance. The RBI Master Direction page surfaced for this subject was issued on October 19, 2023 and shown as updated through October 10, 2024. Confirm whether a later amendment applies before relying on any threshold or requirement.

Record the company’s applicable layer and any specialist regulatory category before interpreting capital, governance or disclosure requirements. Do not apply a rule designed for one layer to every NBFC. The layer can also change over time as the company grows or as RBI designates entities for a higher layer.

Check capital, leverage and the ability to absorb losses

Capital is the first buffer between credit losses and the lender’s creditors and shareholders. Review the latest regulatory capital ratios, the amount of capital above the applicable minimum, leverage, retained earnings and the company’s realistic ability to raise fresh equity.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Interpret CET1 in the right scope

An RBI circular dated April 19, 2022 specifies a minimum Common Equity Tier 1 (CET1) ratio of 9% of risk-weighted assets for NBFCs in the Upper Layer. That 9% figure is an NBFC-Upper Layer requirement in that circular, not a universal minimum for every NBFC. Check the company’s layer, subsequent amendments and the exact ratio definition in its filing.

Compare the reported ratio with the applicable requirement and with the company’s own historical level. A ratio only slightly above the minimum leaves less room for unexpected provisions, rapid asset growth or a downgrade in risk weights. A larger buffer is useful, but it does not make weak underwriting safe.

Measure growth against capital consumption

Fast loan growth consumes capital through higher risk-weighted assets. Estimate whether retained profits can fund the planned balance-sheet expansion. If not, examine the timing, price and terms of any proposed equity issue, preference instrument or capital infusion. A capital raise can protect solvency but dilute existing shareholders, particularly when issued at a discount.

Review leverage alongside regulatory ratios. A lender can report adequate capital while carrying a balance sheet that is highly sensitive to a small deterioration in asset values or funding costs. Reconcile regulatory leverage with total assets, borrowings, securitised or assigned receivables and other exposures that may not appear as straightforward on-balance-sheet loans.

Test asset quality beyond the headline NPA ratio

Read gross non-performing assets (GNPA) and net non-performing assets (NNPA) together, then examine how losses emerge before an account is classified as non-performing. RBI disclosure material identifies NPA levels and movement, and provisions, as relevant financial-statement information.

Build a trend, not a single-period snapshot

For several reporting periods, record:

  • GNPA and NNPA amounts and ratios;
  • new slippages into non-performing status;
  • recoveries, upgrades and write-offs;
  • provisions and credit costs;
  • restructured or rescheduled loans; and
  • overdue or early-bucket indicators when the company reports them.

A stable NPA ratio can hide rising write-offs, aggressive recoveries, rapid loan growth or a shift of delinquent accounts into restructuring. Rising provisions may be an appropriate recognition of risk rather than a failure, but they reduce sustainable earnings and should be traced to the affected portfolio.

Disaggregate by segment, geography and vintage

Ask which products and locations generate slippages. Compare newer loan vintages with older cohorts where the company discloses that information. A company-wide ratio can look benign when one rapidly growing segment has not yet seasoned long enough for defaults to appear.

Check the provision coverage ratio and the security available against troubled loans. Collateral does not equal cash: its value, legal enforceability and time to recovery determine how much loss shareholders ultimately bear. For unsecured lending, focus more heavily on underwriting standards, collection performance and borrower indebtedness.

Examine funding, liquidity and the balance-sheet structure

NBFCs borrow to fund loans, so a profitable asset book can still fail if refinancing becomes unavailable. RBI disclosure requirements specifically identify the asset-liability profile, off-balance-sheet exposures and securitisation or assignment transactions.

Map maturities and refinancing needs

Construct a maturity ladder from the latest filing: assets maturing in each time bucket versus bonds, bank loans, commercial paper, deposits and other liabilities due in the same period. Look for short-term funding supporting long-duration assets. That mismatch can force asset sales or expensive refinancing when markets are stressed.

Review available cash, committed bank lines, liquid investments and the timing of expected collections. Compare those resources with near-term maturities, margin requirements and likely drawdowns. A liquidity buffer should be judged against the company’s obligations and stress scenarios, not merely as a percentage of assets.

Understand the funding mix and lender concentration

Separate bank finance, bonds, debentures, commercial paper, deposits, external borrowings and securitisation or assignment proceeds. Concentration among a few banks or debt investors increases refinancing risk if one provider withdraws. Note secured versus unsecured borrowing, collateral pledged and covenants that could accelerate repayment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Securitisation and assignment can reduce reported on-balance-sheet assets, but they do not automatically eliminate economic risk. Read whether the company retains first-loss support, servicing obligations, liquidity facilities or other exposure to the transferred pool. Include off-balance-sheet commitments in the risk assessment.

Decide whether earnings and growth are durable

Compare loan growth with net interest income, funding cost, operating expenses, credit costs and cash generation across multiple periods. A growing loan book is valuable only if it produces risk-adjusted returns after funding and losses.

Separate recurring profit from temporary effects

Reconcile profit to core interest income and fees. Flag one-off gains, recoveries of previously written-off accounts, fair-value movements, subsidiary contributions, exceptional items and accounting changes. Ask whether reported return on equity would remain attractive after normalising those items and using a realistic credit cost.

Check the economics of expansion

Track net interest margin or spread, cost of funds, operating-cost-to-assets and credit cost. A lender can increase revenue while destroying value if funding costs rise faster than yields or if collection and technology expenses surge. Compare disbursement growth with employee, branch and collection capacity; rapid origination without operational control can create later delinquencies.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

RBI management-discussion requirements call for commentary on financial and operational performance, outlook, opportunities, threats, risks and internal controls. Read management’s explanation, then test it against the numbers. Repeatedly changing explanations for margin, asset quality or growth deserve extra scrutiny.

Look for concentration and connected exposures

Review borrower, group, sector, geography and product concentrations. A portfolio can appear diversified by account count while a small number of corporate groups, regions or products drive most of its exposure.

Find single-name and sector dependence

Use the concentration tables and large-exposure disclosures to identify major borrowers and connected groups. Check whether real-estate, infrastructure, unsecured consumer, microfinance or another sector dominates risk. Stress the portfolio against a downturn in its largest region or product rather than relying on the average book.

Investigate related parties and parent-linked financing

Read related-party transaction notes, loans to group entities, guarantees, investments and financing of parent-company products. RBI disclosure material calls out concentration of advances and NPAs and financing of parent-company products. Determine whether terms are arm’s length, whether approval controls are clear and whether a group problem could migrate onto the NBFC’s balance sheet.

Audit governance, conduct and controls

Governance failures can turn an ordinary credit problem into a solvency or reputational event. Read the independent auditor’s report, qualifications, emphasis-of-matter paragraphs and internal-control commentary before relying on management’s presentation.

Review the board and senior management

  • Check director experience, independence, committee membership and attendance.
  • Note changes in the chair, chief executive, chief financial officer, risk head, auditor or independent directors.
  • Read remuneration, succession and fit-and-proper disclosures.
  • Assess whether the risk, audit and nomination committees have the expertise and authority to challenge lending decisions.

An RBI governance notification states that due diligence of directors should establish suitability through qualifications, technical expertise, track record and integrity. Treat that as a governance principle and verify the current applicable rule and context in the live RBI material.

Search for conduct and regulatory warnings

Look for RBI directions, penalties, restrictions, customer-protection findings, unresolved audit issues and complaints that indicate weak controls. RBI disclosure material calls for regulatory-penalty information and governance and risk-management review. Read whether management explains the remediation, responsible committee and completion timeline.

Inspect promoter pledges or other encumbrances. A sharp fall in the share price can trigger pledged-share sales and add pressure even when the lending business is unchanged. Related-party transactions, unusual guarantees and repeated auditor changes should be investigated rather than treated as routine footnotes.

A rating is an external signal about a defined obligation, not a substitute for reading the balance sheet or a guarantee that the equity is attractive. Understand the rated instrument’s seniority, security and maturity. Compare the agency rationale with the company’s liquidity, capital and asset-quality disclosures; investigate any disagreement or delayed recognition.

Value the shares only after the risk review

Once the operating and balance-sheet risks are clear, compare valuation with sustainable earnings, return on equity, growth, capital requirements and likely credit costs. For lenders, price-to-book can be useful, but book value is meaningful only if assets are properly valued and provisions are adequate.

Make peer comparisons like-for-like

Use the same reporting period and consistent definitions. Adjust for different regulatory layers, loan mixes, funding structures, accounting policies and subsidiary holdings. Compare:

  • capital ratios and leverage;
  • GNPA, NNPA, slippages, provisions and write-offs;
  • funding cost, liquidity and maturity gaps;
  • return on equity after normalising one-off items;
  • loan growth relative to capital generation;
  • concentration and related-party risk; and
  • valuation relative to risk-adjusted earnings and growth.

A cheaper multiple may reflect weaker asset quality, higher refinancing risk or a need for fresh capital. A premium multiple may be justified by better underwriting and funding resilience, but only if those advantages are visible in the disclosures and sustainable returns.

A practical due-diligence workflow

  1. Collect current documents. Download the latest annual report, quarterly results, investor presentation, exchange filings, debt-programme documents, rating-agency rationale reports and the current RBI directions applicable to the company.
  2. Write a business map. List every lending segment, borrower type, geography, subsidiary and major funding source. Note which segments are growing fastest.
  3. Confirm regulation. Record the RBI scale-based layer and any specialist category. Verify that each capital or governance threshold you use is current and applies to that layer.
  4. Build a five-period scorecard. Enter loan growth, net interest income, funding cost, operating expenses, credit cost, GNPA, NNPA, slippages, provisions, write-offs, capital and leverage.
  5. Map liquidity. Compare asset and liability maturities, near-term repayments, cash and liquid assets, committed lines, lender concentration and off-balance-sheet obligations.
  6. Stress the weak points. Consider higher credit costs in the largest segment, slower collections, a funding-market closure and a fall in collateral values. Estimate the effect on capital and earnings using company disclosures rather than invented market averages.
  7. Investigate exceptions. Read every auditor qualification, regulatory action, related-party transaction, rating change, promoter encumbrance and unexplained accounting movement.
  8. Set a valuation range. Use normalised earnings and book value, then require a margin of safety for uncertain credit costs, dilution or refinancing risk.
  9. Define a monitoring plan. Before buying, write down the ratios, disclosures and events that would invalidate the thesis, such as rising early delinquencies, shrinking capital headroom, worsening liquidity or a downgrade.

Red flags that warrant a pause

  • Loan growth accelerates while capital headroom, liquidity or underwriting disclosures weaken.
  • Headline NPAs remain stable but write-offs, restructurings, early delinquencies or provisions rise.
  • Short-term borrowing funds long-term assets without a convincing liquidity buffer.
  • A few lenders, borrowers, sectors, regions or related entities account for a large share of exposure.
  • Profit depends on recoveries, fair-value gains, subsidiary effects or other items unlikely to recur.
  • Auditor qualifications, internal-control weaknesses or regulatory penalties remain unresolved.
  • Promoter pledges, director changes or related-party financing are poorly explained.
  • Ratings deteriorate even though management describes the balance sheet as unchanged.
  • The share trades cheaply, but the discount is plausibly compensation for asset-quality, dilution or funding risk.

What the available evidence can and cannot establish

RBI materials identify the disclosures and prudential concepts an investor should inspect, including capital, NPAs, provisions, asset-liability profiles, off-balance-sheet exposures, securitisation and assignment, concentrations, ratings, related-party dealings and regulatory penalties. They do not establish the current condition or fair value of any unnamed NBFC.

There is no market-wide return, default, growth or valuation statistic in the evidence used for this guide. Do not substitute an unsourced industry number for the company’s own current filings. An RBI minimum or an external credit rating is one input to risk analysis; neither demonstrates that the equity is safe or attractively priced.
