Mortgage insurance companies transfer a defined portion of mortgage-default risk from a lender or mortgage investor. They do not insure the homeowner against missed payments or foreclosure. In the private mortgage insurance (PMI) model used with many conventional loans, the insurer collects premiums and investment income, then uses that money to pay eligible claims, operating costs, reinsurance, taxes and the capital required to remain able to pay future claims.

The business makes low-down-payment lending possible at scale. A borrower may pay for the coverage, but the lender or investor is the insured party. Profit depends on whether premiums and investment returns exceed credit losses and every other cost over the life of the insured portfolio.

What is mortgage insurance and how does it work?

Mortgage insurance is a credit-risk transfer contract. If a covered loan defaults and the resulting loss meets the policy terms, the mortgage insurer pays an eligible claim to the insured lender or mortgage investor. The payment is intended to cover a specified portion of the loss, not automatically the entire unpaid mortgage balance.

The Consumer Financial Protection Bureau describes the consumer benefit this way: “Mortgage insurance lowers the risk to the lender of making a loan to you, so you can qualify for a loan that you might not otherwise be able to get.” That lower risk can support a loan with a smaller down payment, but it does not remove the borrower’s obligation to make payments.

PMI is most closely associated with conventional mortgages whose loan-to-value (LTV) ratio is above 80 percent. A refinance with less than 20 percent equity can also require it. The exact requirement, premium and cancellation provisions depend on the loan, insurer, servicer and applicable law.

Who the policy protects

The insured party is generally the lender or the owner of the mortgage credit risk, such as a mortgage investor. The borrower is usually the person who pays the premium through the lender or servicer channel, which can make the arrangement feel like personal insurance even though it is not.

  • It protects the lender or investor: a covered claim can reimburse part of a loss after a qualifying default and resolution.
  • It does not protect the borrower from consequences: late fees, collection activity, damage to credit, foreclosure proceedings and any remaining borrower liability are governed by the loan documents and law.
  • It does not guarantee approval: underwriting still considers income, assets, credit history, property and other factors.

How a private mortgage insurer handles a loan

  1. Risk is assessed at origination. The insurer and lender evaluate LTV, credit characteristics, property type, occupancy and other information. Higher-risk combinations generally require higher pricing, tighter eligibility or both.
  2. Coverage is issued. The policy identifies the insured loan, coverage percentage, premium structure, exclusions and claim conditions. For loans sold to the housing finance Enterprises, primary mortgage insurance commonly covers the first losses on balances above 80 percent LTV.
  3. Premiums are collected. The borrower may pay a monthly or annual charge, a single premium at closing, or a split arrangement combining upfront and recurring amounts. The lender or servicer remits amounts under the insurer’s procedures.
  4. The loan is serviced normally. Most insured loans never produce a claim. The insurer monitors delinquency and portfolio trends while reserving capital for possible losses.
  5. A default is managed and the property may be resolved. A claim generally follows the contractual process after the borrower defaults and the lender completes required servicing, loss-mitigation and foreclosure or other resolution steps.
  6. The claim is calculated under the policy. The insurer applies coverage limits, deductibles, exclusions, documentation requirements and the actual eligible loss. It does not simply pay the full mortgage balance in every case.
  7. The insurer pays or disputes the claim. Payment transfers the covered portion of the loss to the insured party. Recoveries from the property or other sources can affect the final loss.

Why lenders use PMI

A 20 percent down payment gives a lender a substantial borrower equity cushion. When the down payment is smaller, the lender has more exposure to falling property values, selling costs and foreclosure delays. PMI supplies a contractual layer of credit enhancement that can make the risk acceptable to a lender or secondary-market investor.

For Fannie Mae and Freddie Mac, the Federal Housing Finance Agency (FHFA) identifies mortgage insurance as the most commonly used credit enhancement for certain loans with balances above 80 percent of property value. The insurer’s financial strength matters: during the financial crisis, some mortgage insurers lacked enough capital to pay claims in full, leaving the Enterprises exposed to additional losses.

PMI therefore supports access to credit, but it is not free leverage. The borrower trades a smaller upfront down payment for a premium and, in many cases, a higher monthly payment until the coverage ends.

How mortgage insurance companies make money

Money source How it works Why it is not the same as profit
Recurring premiums Monthly or annual charges are collected while the policy remains in force. The insurer must reserve for future claims and pay operating, reinsurance and tax costs.
Single premiums A borrower or lender pays a premium generally at loan origination. Revenue is recognized over the risk period and may be nonrefundable under the product terms.
Split premiums An upfront charge is combined with monthly or annual payments. The mixture changes cash timing, not the underlying obligation to cover losses.
Investment income Premium cash and capital are invested in eligible assets while claims are pending. Returns vary with yields, invested balances, portfolio duration and market conditions.
Reinsurance or risk-transfer proceeds Reinsurance can shift part of the insurer’s exposure to other private capital providers. Risk transfer carries a cost and does not eliminate the insurer’s remaining obligations.

Annual reports from major private insurers describe net investment income as a material contributor to results. Premium receipts are therefore only one part of the economics. An insurer evaluates projected premiums alongside expected credit losses, investment income, operating expenses, taxes and the assumed cost of capital.

What determines whether PMI is profitable?

Claims and foreclosure severity

The largest swing factor is the number and size of claims. Losses rise when unemployment or other stresses produce more defaults, when home prices fall, or when foreclosure takes longer and costs more. A claim can be reduced by borrower equity, a property sale, a workout or other recovery, so delinquency counts alone do not reveal the final loss.

Premium pricing and policy persistence

Pricing must reflect the risk characteristics accepted at origination. A portfolio with strong credit and substantial borrower equity may generate fewer losses than a portfolio with higher LTVs or weaker credit, even if both collect the same premium rate. Persistence also matters: an upfront premium on a loan that refinances quickly produces a different economic result from a policy that remains in force for years.

Portfolio mix and competition

Insurers compete for lender volume while managing concentration by geography, LTV, credit score, property type and vintage. Aggressive pricing can win business but leave too little margin for severe loss years. Diversification helps, but it cannot remove nationwide housing or employment shocks.

Investment returns

Premiums are received before many claims are paid. Investing those funds can produce income, but the portfolio must remain liquid and within regulatory and contractual limits. Results change as interest rates, credit spreads, invested assets and reinvestment opportunities change.

Reinsurance and other risk transfer

Reinsurance lets an insurer pay a premium to transfer part of a potential loss to another capital provider. It can reduce volatility and required net exposure, but the cost lowers earnings and the reinsurer’s ability to pay becomes another risk to evaluate.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Expenses, taxes and capital

Underwriting, policy administration, claims handling, technology, compliance, servicing oversight and public-company costs all consume premium revenue. Capital rules and Enterprise eligibility requirements also require insurers to hold resources against adverse outcomes. Capital that protects policyholders has an economic cost even when no claim occurs.

Private PMI, FHA, USDA and other government programs

Borrower-paid PMI on a conventional loan is not the same product as government-backed mortgage insurance or guarantee fees. FHA loans have mortgage insurance premiums governed by FHA rules; USDA loans use their own guarantee-fee structure; VA loans have separate program charges and eligibility rules. The payment label, duration, refundability and cancellation rights can differ substantially.

Lender-paid mortgage insurance is another variation. The lender pays the insurer, commonly in exchange for a higher interest rate or other loan pricing. Because the charge may not appear as a separate monthly PMI line, compare the total cost over the expected holding period rather than assuming the insurance is free.

How borrowers pay for PMI

Structure Cash-flow effect Key question
Monthly premium Raises the ongoing mortgage payment while coverage is required. How long is the policy expected to remain, and can it be cancelled?
Upfront or single premium Paid at closing or financed into the loan. Is any portion refundable if the borrower sells or refinances? Product terms may say no.
Split premium Combines a smaller upfront payment with recurring charges. Does the lower monthly amount justify the upfront cost over the planned holding period?
Lender-paid MI Usually embedded in interest-rate or loan pricing rather than a separate bill. What is the total interest and fee cost compared with borrower-paid PMI?

Private PMI rates can vary with factors including down payment and credit score. A borrower should request a quote for the actual loan rather than rely on a universal “cheapest” option.

When can conventional PMI be cancelled?

For many single-family, owner-occupied conventional mortgages covered by the Homeowners Protection Act and originated on or after July 29, 1999, the borrower can request cancellation when the scheduled principal balance reaches 80 percent of the property’s original value. The borrower generally must make a written request, have a good payment history and be current, have no junior liens, and satisfy any requirement to show that the property has not declined in value.

Automatic termination generally occurs at the scheduled 78 percent point when the borrower is current. A midpoint-of-amortization rule can also apply if the loan reaches that point before the scheduled 78 percent date. These rules do not automatically govern FHA, VA, USDA or lender-paid arrangements.

Practical cancellation checklist

  1. Check the closing documents and servicer statements for the original property value, scheduled termination date and policy type.
  2. Ask the servicer whether the loan is covered by the Homeowners Protection Act and what documentation it requires.
  3. Confirm that payments are current, the payment history meets the servicer’s standard and no junior lien blocks cancellation.
  4. Submit the request in writing and provide an appraisal or other valuation evidence if required.
  5. Continue paying until the servicer confirms the effective termination date; do not stop a billed premium on your own.

Credit-risk transfer beyond borrower-paid PMI

Mortgage insurers can participate in broader reinsurance and credit-risk-transfer structures. FHFA’s 2025 Annual Report to Congress says the Enterprises transferred credit risk on single-family loans with approximately $343 billion in unpaid principal balance and approximately $11.3 billion in risk in force during 2025 through securities and insurance or reinsurance transactions.

Those figures describe Enterprise credit-risk-transfer activity. They are not private insurers’ revenue, premiums collected, claims paid or the total amount of mortgage insurance exposure in the market. A risk-transfer security may place risk with investors, while a primary PMI policy remains the lender-facing coverage attached to an individual loan.

A simple way to understand the economics

Imagine a conventional loan with a down payment below 20 percent. The borrower pays a monthly premium for several years. The insurer records that premium as revenue over the period of risk, invests available funds and sets aside capital. If the loan is repaid without default, the insurer keeps the premium after expenses and any required reserves. If the borrower defaults, the insurer pays only the policy-covered portion of the eligible loss after the loan is resolved. A severe loss year can consume the margin from many successfully performing loans.

This is why premium volume alone cannot show whether an insurer is healthy. Two companies collecting the same premium dollars can have different results because their portfolios have different LTVs, credit profiles, claim vintages, reinsurance costs, investment returns and operating expenses.

What to compare before choosing a loan

  • Total cost over the likely time in the home or loan: include upfront premiums, monthly premiums, interest and closing costs.
  • Premium timing and refundability: determine whether an upfront charge can be refunded and what happens after a sale or refinance.
  • Cancellation and termination rules: identify the exact program, scheduled dates and documentation requirements.
  • Loan type: compare conventional PMI with FHA, USDA, VA or lender-paid structures only after confirming their different rules.
  • Personal pricing factors: obtain quotes using the actual down payment, credit profile, property and occupancy rather than a generic rate.
  • Servicer procedures: keep the closing documents and ask where to send a cancellation request or valuation evidence.

Common misunderstandings

  • “PMI protects my house if I cannot pay.” It protects the lender or investor against a specified credit loss; it does not make payments for the borrower.
  • “Every premium dollar is profit.” Premiums fund claims, reserves, staff, technology, reinsurance, taxes and capital as well as earnings.
  • “The insurer pays the whole mortgage after foreclosure.” The claim is limited by policy terms and the eligible loss calculation.
  • “All mortgage insurance cancels at 20 percent equity.” The 80 percent request and 78 percent automatic-termination rules apply to many covered conventional loans, not every program.
  • “Risk transfer means risk disappears.” Reinsurance and securities distribute risk among parties; they do not eliminate housing-market losses or the need for sound capital.
