Collateral is liquid when its owner can turn it into usable cash—or borrow against it—within the required deadline, at a reasonably knowable value and without a breakdown in legal, operational or settlement steps. A visible market price helps, but it is not enough. The asset must also be acceptable to the buyer, lender or facility, and the resulting cash must arrive before the obligation is due.

Convertibility is the practical test behind that definition. During a crisis, margin calls and payment needs can arrive while prices fall, lenders tighten terms, haircuts rise and transfer systems become congested. An asset can therefore retain substantial economic value yet fail as emergency liquidity if it cannot be sold or pledged in time.

Liquidity has two different meanings

People often call an asset “liquid” because it trades frequently or has a quoted price. That describes market liquidity: the ability to sell an asset with limited delay and without a large price concession. Crisis funding also depends on funding liquidity: the ability to borrow against the asset or otherwise mobilize it to meet a cash obligation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

These qualities overlap, but neither guarantees the other. A security may have continuous quotations while a particular lender refuses it, applies a severe haircut or lacks the systems to process a pledge. Conversely, an asset that trades rarely may still support funding if an approved facility accepts it, its value can be established and the owner has completed the legal and operational work needed to deliver it.

Question Market liquidity Funding liquidity
What action is being taken? Sell the asset for cash. Pledge the asset or use it in a borrowing facility.
What determines the amount received? Bid depth, volatility, transaction costs and the sale price. Eligibility, valuation, haircut, facility limit and lender capacity.
Typical failure The sale takes too long or moves the price sharply. The lender will not accept the asset, or funding cannot be processed before the deadline.

For crisis planning, the relevant question is not simply “What is this asset worth?” It is “Which route can turn this asset into usable cash by the time I need it, and how much cash will remain after all controls and costs?”

The six tests of collateral convertibility

Convertibility is an institutional and operational property, not a permanent trait embedded in an asset. Apply the following tests to the specific lender, central-bank facility or transaction you expect to use.

1. Eligibility and acceptability

A lender or facility must be willing and authorized to accept the asset. Eligibility can depend on the issuer, instrument type, credit quality, currency, maturity, custody location, documentation and the rules of the relevant jurisdiction. Ownership alone creates no borrowing capacity. The prospective counterparty determines whether the asset qualifies and under what conditions.

Eligibility can also change. A framework may narrow its list during stress, suspend a category, impose additional requirements or limit exposure to a particular issuer or sector. Confirm the current rulebook and the exact facility rather than relying on a generic label such as “investment grade” or “marketable.”

2. A valuation that can be defended

The lender needs a timely value before it can determine how much to advance. Frequently traded instruments may have observable prices, but stressed markets can produce stale, one-sided or highly volatile quotations. Less-traded or bespoke assets may require models, comparable transactions, appraisals or other evidence.

Valuation policy matters as much as the headline price. Find out who supplies the price, how often it is refreshed, what happens when a market is closed and which adjustments are made for liquidity or model uncertainty. A value that cannot be produced on the required schedule is a practical obstacle even when the asset is economically sound.

3. The haircut and resulting borrowing capacity

A haircut is the percentage or amount withheld from the assessed collateral value to protect the lender if the asset falls in value or other risks emerge before recovery. It directly reduces the cash that the same asset can support. If a lender values collateral at 100 and applies a 20 percent haircut, the advance is based on 80, before any facility limits or fees; that arithmetic is an illustration of the mechanism, not a universal market term.

Haircuts are risk controls, not tools designed primarily to maximize market liquidity. Conservative haircuts increase protection through stress but reduce pledgeability. A borrower may need to deliver more collateral for the same loan, leaving less available for another lender or use. When prices fall or haircuts rise at the same time, borrowing capacity can contract rapidly.

4. Legal enforceability and documentation

The pledge must be legally effective where the collateral, owner, account and lender are located. Documentation may include a security agreement, perfection or registration steps, representations, opinions, powers of attorney and evidence of authority. The lender must be able to take control of the asset and realize it if the borrower defaults.

Liens and other encumbrances can block a new pledge or make it subordinate to an earlier claim. Check whether the asset is already posted, segregated, subject to a repurchase transaction or restricted by an investment mandate. For non-traded assets, legal due diligence is often the difference between theoretical and usable collateral.

5. Transfer and settlement capability

An eligible asset still has to reach the right account through a functioning custody and settlement chain. Identify the custodian, account identifiers, cut-off times, holidays, message formats, agent banks and any central securities depository or registry steps. Cross-border transfers add foreign-law, time-zone, currency and correspondent-bank dependencies.

Settlement timing should be measured against the obligation, not an average business day. A transfer that normally completes overnight may miss a same-day margin call during a market holiday, a system outage or a queue at an intermediary. The practical test is whether the entire chain has been rehearsed and can operate under stress.

6. Market depth, concentration and operational resilience

If selling is the fallback route, estimate the size that can be sold without moving the market materially. Thin depth, concentrated holdings and a common rush to sell can turn a quoted price into an unreliable execution price. Concentration risk also matters to lenders: even eligible collateral may receive less favorable treatment when it is heavily exposed to one issuer, sector or market.

Operational resilience covers people and controls as well as technology. Staff must know which assets are free to use, which approvals are required, how valuations are obtained and who can authorize a transfer. A firm that discovers these dependencies during a crisis may own liquid-looking assets but still be unable to mobilize them.

Why convertibility becomes more important in a crisis

Margin calls create an immediate cash deadline

Derivatives and secured-finance arrangements can require additional margin when prices move or volatility rises. The call is a demand for cash or eligible collateral on a specified timetable. Selling an asset after the deadline is not a solution, and borrowing against it may fail if the lender applies a larger haircut or pauses new commitments.

The collapse of Archegos in 2021 and the United Kingdom liability-driven investment fund stress in September 2022 are examples cited by the BIS of episodes in which rapid increases in margin and collateral requirements amplified liquidity needs. They illustrate a mechanism, not a claim that every crisis follows the same sequence.

Falling prices and tighter terms can reinforce each other

Suppose a portfolio loses value just as a lender raises haircuts. The borrower must provide more collateral or repay part of the loan. If several institutions face the same requirement, they may sell similar assets, reducing market depth and pushing prices down further. Counterparties may also become less willing to lend, raising the value of immediately available cash.

This feedback can operate through both market and funding liquidity. An asset may remain eligible in the rulebook while its lower price and higher haircut make it inadequate for the amount of cash required. The distinction between “eligible” and “sufficient” is crucial.

Counterparty and facility capacity can narrow

In stress, a lender evaluates its own balance sheet, concentration and risk limits. It may cap a borrower, issuer or asset class even when formal eligibility remains unchanged. A central bank or other facility also operates within legal authority, collateral controls and processing capacity. A broad framework can expand potential support, but accepting more asset types brings additional valuation, transfer, legal and risk-management work.

Operational failures become financial failures

Missing data, an unperfected security interest, an account that cannot receive the asset or an overlooked settlement cut-off can prevent funding. The BIS’s recent guidance emphasizes liquidity-risk management, stress testing, concentration, operational inefficiency and collateral preparedness as vulnerabilities. The lesson is practical: readiness must be demonstrated before stress, not inferred from a balance sheet.

How central-bank frameworks turn assets into funding

Central-bank collateral frameworks show why convertibility is institutional. Rules differ with legal authority, market structure, operating conditions and risk controls. In its 2013 report Central bank collateral frameworks and practices, the BIS Markets Committee stated that “the rules governing the eligibility of collateral and its terms of use are an integral part of how central banks provide liquidity to the financial system.” The statement describes the framework’s role; it is not a guarantee that any particular asset is accepted today.

A framework normally answers four separate questions:

  • Eligibility: which assets, issuers, currencies and maturities may be used.
  • Valuation: how prices or model values are obtained and updated.
  • Risk adjustment: which haircut, concentration limit or margin applies.
  • Mobilization: how the asset is pledged, transferred, settled and released.

The BIS Committee on the Global Financial System’s 2015 report warned that central banks should monitor the effects of their operations on collateral markets and examine operating frameworks for preparedness in a future crisis. In a 2024 Financial Stability Institute insight, the BIS noted that because central banks lend on a collateralized basis, they need to value collateral and set haircuts. These principles explain why a facility’s published asset list is only the starting point for a funding plan.

A practical collateral-readiness program

  1. Inventory usable assets. Record the instrument, quantity, currency, custody account, issuer exposure, current encumbrance and any transfer restriction. Separate assets that are legally owned from assets that are actually free to pledge.
  2. Map each asset to a specific route. For every lender or facility, verify eligibility, documentation, valuation source, haircut, concentration limit and borrowing currency. Do not assume that acceptance by one counterparty transfers to another.
  3. Calculate stressed capacity. Apply the current haircut and then test a lower market value, a higher haircut and a concentration limit. Compare the resulting cash with each payment, margin and settlement deadline.
  4. Complete legal and operational setup. Sign the required agreements, perfect security interests, open or designate the correct accounts and give authorized staff the necessary permissions. Resolve duplicate pledges and custody restrictions before an emergency.
  5. Preposition and test. Where the facility permits it, place collateral in the account from which it can be mobilized. Run a transfer or borrowing test, record the actual elapsed time and fix any failed message, approval or settlement step.
  6. Monitor changes. Track rule updates, valuation disputes, haircuts, issuer and sector concentrations, counterparty limits and the time remaining to each obligation. Re-test after a major portfolio, custodian or legal change.

Current facility terms must be checked with the relevant central bank, lender and legal advisers. Older BIS reports provide durable mechanisms, not a substitute for a jurisdiction’s current operating rules.

Choosing between a sale and secured funding

Route What makes it convertible Main stress constraint
Outright sale Buyer demand, market depth, reliable pricing and settlement. A rushed or concentrated sale can create a large price concession.
Private secured borrowing Lender eligibility, enforceable documents, valuation, haircut and processing capacity. The lender may raise haircuts, reduce limits or decline the asset.
Central-bank collateral facility Current framework eligibility, approved accounts, valuation rules, risk controls and operational readiness. Legal authority, facility limits, concentration controls and mobilization procedures still apply.

Use the route that meets the deadline with the fewest untested dependencies. A sale may be faster for a deep, unencumbered market; a pledge may preserve ownership but require more documentation and a lender willing to process it. The answer changes by jurisdiction, facility, asset and stress scenario, so there is no universal ranking of asset classes.

Common mistakes that make “liquid” collateral unusable

  • Confusing a quote with cash. A screen price does not prove that the required size can be sold or financed at that price.
  • Ignoring the lender’s rules. Marketability does not create eligibility, and eligibility does not specify the haircut or limit.
  • Using unadjusted market value. Haircuts, concentration caps, fees and currency effects reduce usable proceeds.
  • Overlooking encumbrance. An asset already pledged or restricted cannot necessarily secure a second obligation.
  • Leaving documentation until the crisis. Legal perfection, account setup and authorized signatories can take longer than the cash deadline.
  • Planning for normal settlement time. Holidays, cross-border steps, outages and queueing can invalidate an average-time assumption.
  • Relying on one asset or counterparty. Concentration and correlated liquidity needs can remove several options at once.

The decision test to use before a crisis

For each proposed collateral pool, write down the exact obligation, its deadline and the route to cash. Then answer six questions: Will the named lender or facility accept this asset today? What valuation will it use? What haircut and concentration limit apply? Are title and security interests enforceable? Can the asset be transferred and settled before the deadline, including cross-border steps? If the first route fails, which tested alternative remains?

If any answer depends on an unconfirmed rule, an unsigned document, an unavailable price or an untested transfer, treat the asset as contingent rather than immediately liquid. Convertibility is achieved when the complete chain—from eligibility through settlement—has been verified under conditions close to those in which the cash will be needed.
