Bond prices and market yields generally move in opposite directions for fixed-rate bonds. When newly issued bonds begin offering higher yields, an older bond’s fixed coupon payments become less attractive. Its market price must fall far enough that a new buyer can earn a competitive yield from the payments and principal still due.
The basic repricing mechanism
A conventional fixed-rate bond is a stream of promised cash flows: periodic coupon payments and repayment of face value at maturity. The coupon rate is set when the bond is issued and does not automatically increase when market yields rise.
Suppose an older bond pays a fixed 3% coupon while comparable new bonds now offer 4%. At the old price, a buyer would receive less income than from the new 4% alternatives for similar maturity, credit quality and liquidity. Demand for the older bond therefore weakens. Its price falls until the lower purchase price raises the buyer’s return to approximately the new market yield.
The inverse relationship works in both directions. If comparable market yields fall, the older bond’s relatively high fixed coupon becomes more valuable and buyers may bid its price above the amount previously paid. The relationship is a pricing adjustment, not a change to the bond’s stated coupon.

Why a lower price raises a buyer’s return
The coupon payments on the existing bond are fixed, but yield to maturity depends partly on what the buyer pays. Paying less for the same remaining coupons and maturity repayment increases the return calculated on that investment. Paying more reduces it. Market trading continues until the price and the remaining cash flows produce a yield that is competitive with comparable bonds.
This is why a rate increase does not require the issuer to alter an already issued bond’s coupon. The secondary-market price does the adjusting.
Coupon rate, current yield and yield to maturity are different
These terms describe different aspects of a bond. Confusing them is a common reason the price-yield relationship seems contradictory.

TreasuryDirect summarizes the relationship at auction: when a security’s yield to maturity is above its stated interest rate, its price is below par; when the yield equals the stated rate, the price is at par; and when the yield is below the stated rate, the price is above par. “Par” means the bond’s face value.
A bond can therefore trade at a discount (below face value), at par, or at a premium (above face value) while its coupon rate remains unchanged.

A numerical example from the SEC
The U.S. Securities and Exchange Commission’s investor bulletin gives a concrete illustration. It starts with a Treasury bond carrying a 3% coupon, a $1,000 face value and 10 years remaining. When comparable market rates are 3%, the example prices the bond at $1,000.

In the first case, the 3% fixed-coupon bond falls from $1,000 to the example’s $925 so that a buyer receives a return consistent with a 4% market yield. In the second, the same fixed payments are more attractive when market yields are 2%, so the example price rises to $1,082.

They are not a rule that every one-percentage-point rate move changes every bond by the same dollar amount. The result depends on the bond’s remaining cash flows, maturity, coupon and other features.
What determines the size of a price move?
Time remaining to maturity
Longer-maturity bonds generally have greater interest-rate risk than otherwise comparable shorter-maturity bonds. More of their cash flows arrive farther in the future, so a change in the market return applied to those cash flows has a larger effect on today’s price. A short-term bond has fewer future payments exposed to changing market rates and generally moves less for the same rate change.
Coupon rate
Holding maturity and other characteristics constant, a lower-coupon bond generally experiences a larger percentage decline when rates rise than a higher-coupon bond. A larger coupon returns more cash to the investor earlier, leaving less of the bond’s value dependent on a distant maturity payment. A lower-coupon bond concentrates more value in later cash flows, making it more sensitive to changing yields.

The SEC’s comparison assumes other characteristics are held constant. When comparing real securities, do not attribute a difference solely to coupon if maturity, credit quality or liquidity also differs.
Creditworthiness and liquidity
Interest-rate changes are not the only reason a bond price can fall. If investors become more concerned about the issuer’s ability to pay, they may demand a higher yield for taking that credit risk, which can push the price down. A bond that is harder to trade can also require a price concession.
A quoted price move may reflect a combination of benchmark-rate changes, issuer-specific credit news, market-wide risk appetite and trading liquidity. The educational sources identify these risks but do not assign a fixed percentage of an individual price move to each one.
Bond design and reset features
The simple inverse explanation applies most directly to fixed-rate bonds. Floating-rate bonds periodically reset their coupons against a benchmark. Because the coupon can adjust, their prices may respond differently from a bond whose payments remain fixed; the outcome depends on the reset formula, timing, spread and other terms.
Callable, putable or otherwise specialized bonds also have payment or redemption terms that can affect valuation. Compare securities with similar features before drawing conclusions from a price change.

How to investigate a bond-price decline
Use the following sequence when a quoted bond price is lower than expected:
- Confirm the security type. Check whether the bond is fixed-rate or has a floating or resetting coupon. The standard inverse relationship is strongest for fixed-rate cash flows.
- Compare relevant market yields. Look at yields for securities with similar maturity, credit quality, currency and liquidity rather than relying on a single headline interest rate.
- Check remaining maturity. A bond with many years left usually reacts more to a yield change than a comparable bond nearing maturity.
- Record the coupon and price. Compare the stated coupon with the current price and calculate or obtain the yield to maturity. A below-par price can be the adjustment that makes a lower coupon competitive.
- Review issuer and market news. Worsening creditworthiness, a downgrade or reduced trading liquidity can raise the yield investors require independently of benchmark rates.
- Read special terms. Call dates, put rights, sinking-fund provisions and reset rules can change the cash flows a buyer expects.
- Decide whether the relevant event is holding or selling. A screen price is an estimate of what the bond could fetch now; it is not automatically a loss of principal if you continue to hold an individual bond and the issuer performs.
Market loss versus missed payments
A falling market price does not by itself mean the issuer has stopped paying. An individual bond held to maturity generally continues to pay its stated interest and returns its face value at maturity if the issuer meets its obligations. Selling before maturity exposes the investor to the current market price, which may be below the purchase price or face value.
For U.S. government securities, a guarantee of timely interest and principal under the guarantee’s terms is not a guarantee of the resale price. The SEC specifically cautions that the government does not guarantee the market price or value received when a bond is sold before maturity.
Holding to maturity also does not remove every risk. An issuer can default, inflation can reduce the purchasing power of the payments, and holding prevents you from using the money elsewhere without selling or waiting for scheduled cash flows.

A bond fund or exchange-traded fund owns a changing portfolio rather than one security with one maturity date for each share. The fund’s share price continues to reflect the market value of its holdings. Even if many underlying bonds eventually mature at face value, a fund investor does not personally receive one share’s face value on a single maturity date.

That distinction matters when interpreting a temporary price decline. An individual bond has a contractual maturity repayment, subject to the issuer’s obligations. A fund has ongoing purchases, sales, maturities and redemptions, so its price and distributions depend on the portfolio and fund structure.
Common misconceptions
“The coupon should rise when market rates rise.”
Not for a conventional fixed-rate bond. Its coupon is set by the original terms. The market price changes so the yield available to a new buyer reflects current conditions.
“Every one-point rate increase causes the same percentage loss.”
No. The SEC’s $1,000-to-$925 example is an illustration with a particular coupon, maturity and timing. A different bond can have a materially different response because its cash flows, maturity, coupon, credit quality, liquidity and special terms differ.

“A lower quoted price proves the issuer is in trouble.”
Rates may be the main cause, but credit concerns and liquidity can also lower a price. Examine the bond and its market before assigning a single cause.
“A government guarantee protects any sale price.”
A guarantee of timely interest and principal is different from a guarantee of the price available in an early sale. Market value can fluctuate even when scheduled payments remain secure under the guarantee.
Bottom line
For a fixed-rate bond, rising market yields make existing fixed payments less competitive. Buyers therefore bid the bond’s price down until the remaining coupons and maturity repayment provide a market-competitive yield to maturity. Longer maturities and lower coupons generally increase the size of the response, while credit, liquidity and bond-specific terms can move prices for additional reasons. A market-price decline is distinct from a missed payment, and the practical consequence depends on whether you hold an individual bond to maturity or sell it before then.
