Transfer pricing is the process of setting or testing the prices and other commercial terms used when related businesses deal with one another, so each jurisdiction can calculate the profit that belongs in its tax base. The central benchmark is the arm’s length principle: compare the controlled transaction with what independent businesses would have agreed in comparable circumstances.
That benchmark is not a single worldwide price list or formula. A defensible result depends on the actual transaction, each party’s functions, assets and risks, the quality of available comparables, the method that best fits the facts, and the domestic rules on documentation and filing.
What transfer pricing covers
A multinational group may manufacture in one country, license technology from another group company, borrow from a treasury affiliate, and buy support services from a shared-service center. Each dealing can move revenue, costs, assets or financing returns between entities that are under common control. Transfer pricing is the tax analysis of those dealings.

The relevant unit is the transaction, not simply the legal relationship between the companies. An analysis should identify what was actually supplied and the economic conditions under which it was supplied. The OECD’s 2022 Guidelines address transactions involving goods, services, intangibles, financial transactions and business restructurings. A contract is important evidence, but the parties’ conduct, decision-making and risk management also matter when describing what really happened.

“Related party” and “associated enterprise” are defined by local law and can include ownership, voting control, common management or other forms of control. A group should therefore check the applicable definition rather than assume that only wholly owned subsidiaries are covered. Domestic rules may also reach certain transactions between entities in the same country, even though the international framework is most visible in cross-border cases.
Why the arm’s length principle matters
The arm’s length principle asks what independent parties would have agreed if they had been negotiating in comparable circumstances. It is intended to allocate taxable profit between jurisdictions in a way that reflects the commercial contributions of the entities involved, rather than the group’s internal choice of invoice price.
HM Revenue & Customs states in International Manual INTM412040: “OECD member countries have agreed that to achieve a fair division of taxing profits and to address international double taxation, transactions between connected parties should be treated for tax purposes by reference to the amount of profit that would have arisen if the same transactions had been executed by unconnected parties. This is the arm’s length principle.” The manual was updated 8 October 2026 and is UK-specific guidance.

The OECD describes its 2022 publication in these terms: “The OECD Transfer Pricing Guidelines provide guidance on the application of the ‘arm’s length principle’, which is the international consensus on the valuation of cross-border transactions between associated enterprises.” The OECD framework is influential, but countries adopt and administer it through their own legislation, regulations and procedures.
Applying the principle can affect several outcomes:
- the amount of operating profit reported by a manufacturing, distribution or service entity;
- the royalty or other return assigned to an owner or user of an intangible;
- the interest rate, credit spread, guarantee fee or other return on an intragroup financing arrangement;
- the allocation of profit or loss when a business function, asset or risk is moved between group companies; and
- the records a taxpayer must prepare and the information a tax authority may request.
Transfer pricing is therefore more than choosing a number on an invoice. It combines transaction characterization, economic analysis, evidence, calculations and compliance controls.

Products and inventory
A parent may sell components to a subsidiary that assembles finished products, or a central company may buy goods and resell them to affiliates. The analysis considers product characteristics, volume, delivery terms, markets, currency, warranties, credit terms and the functions performed after the sale.

Services
Examples include information technology, human resources, accounting, procurement, legal support, marketing and management services. The recipient should obtain a real business benefit, and the charge should reflect the nature and amount of work performed. A broad “management fee” description is rarely enough by itself; time records, service descriptions, allocation keys and evidence of use can be important.
Intangibles
Patents, software, trademarks, designs, know-how, data and other non-physical assets can generate returns that are difficult to observe in public markets. The analysis distinguishes legal ownership from the people and decisions that develop, enhance, maintain, protect and exploit the intangible. A royalty rate cannot be justified solely because it appears in a group policy.
Financial transactions
Loans, cash pools, guarantees, hedging and other treasury arrangements require analysis of the borrower’s creditworthiness, amount and term, currency, security, covenants, implicit group support and the lender’s functions. The 2022 OECD Guidelines include specific guidance on financial transactions.
Business restructurings
Moving manufacturing, distribution, intellectual-property rights or risk control between affiliates can change expected future profits. The analysis may need to consider whether a transfer of something valuable occurred, whether termination or restructuring compensation is appropriate, and whether the post-restructuring conduct matches the new contracts.

A practical arm’s length analysis
The following sequence is a useful working process. It is not a universal filing form, and local law may require additional steps.
1. Identify the parties and delineate the actual transaction
List every legal entity, its residence, ownership or control relationship, tax years involved and the flow of money, goods, services, rights or financing. Then describe the transaction in operational terms: what was delivered, where, when, in what quantity, under which payment and delivery conditions, and with what rights to use or modify an asset.
Read the written agreement alongside invoices, purchase orders, board materials, emails, accounting entries and operational records. If the conduct differs materially from the contract, the economic analysis should address the conduct rather than assume that the document settles the question.

2. Perform a functional analysis
For each party, document:
- Functions: manufacturing, assembly, procurement, sales, research, quality control, logistics, financing, marketing and decision-making;
- Assets: factories, equipment, inventory, workforce, systems, customer relationships, funding and intangibles; and
- Risks: product liability, inventory obsolescence, market demand, foreign exchange, credit, capacity, regulatory and development risk.
Do not assign a risk merely because a contract names it. Identify who has the capability and authority to make the relevant decisions, who can prevent or mitigate the risk, and who has the financial capacity to bear its consequences.

Comparable results depend on details such as geographic market, industry, product life cycle, volume, contractual term, warranty, payment period, currency, credit rating, capacity utilization and market level. Record the conditions that could materially change price or profitability before searching for comparables.
4. Search for the best available evidence
Evidence may come from an internal uncontrolled transaction—one of the group companies dealing with an independent customer or supplier—or from external data on independent companies or transactions. The U.S. Internal Revenue Service notes that close comparables can be difficult to find or may not exist. Reasonable comparability adjustments may improve an imperfect match; if adjustments cannot be made reliably, another method may be more dependable.
Keep a search record showing the databases or sources considered, screening criteria, companies or transactions rejected, and reasons for the final set. A small set of highly comparable observations can be more persuasive than a large set assembled with inconsistent criteria.
5. Select the most reliable method
There is no method that automatically wins in every case. Compare the methods against the transaction’s facts using four practical questions:
- How close is the uncontrolled transaction or company to the tested transaction?
- How complete and reliable are the data?
- Can material differences be adjusted without introducing greater uncertainty?
- Does the method reflect the parties’ functions, assets and risks?
The method that is most reliable for the facts should be selected and applied consistently, with reasons documented if another method appears possible.
6. Test the price or profit and investigate outliers
Calculate the selected price, gross margin, operating margin, royalty, interest rate or profit split using data available for the relevant period. Investigate results outside the expected range. A result at one end of a range is not automatically wrong, but unusual performance may signal differences in products, markets, accounting classification or risk allocation.

- Please Note: To reach 10Gbps speed, keep the cable under 3.3 ft. For USB A Male to USB C adapters, try flipping the USB C connector. USB C Male to USB A adapters support bidirectional 10Gbps transfer within 3.3 ft
7. Reconcile the policy with the filed result
Before filing, compare the tested result with the general ledger, segmented accounts, invoices and tax return. Explain differences caused by foreign exchange, one-off events, accounting reclassifications or year-end true-ups. OECD documentation guidance encourages taxpayers to consider pricing before a transaction is established and to confirm the arm’s length nature of financial results when filing.
Transfer pricing methods
The OECD Guidelines describe traditional transaction methods and transactional profit methods. The table below summarizes their usual logic; the appropriate choice remains fact-dependent.
| Method | What it compares or tests | Often useful when | Typical limitations |
|---|---|---|---|
| Comparable uncontrolled price (CUP) | The controlled transaction’s price against a price in a sufficiently comparable uncontrolled transaction. | The product, market, contractual terms and economic conditions are closely comparable; an internal uncontrolled sale can be especially informative. | Small differences in product, volume, market or terms may materially affect price. Reliable adjustments can be difficult. |
| Resale price | Starts with the price at which a product is resold to an independent customer and subtracts an appropriate gross margin for the reseller’s functions. | A distributor buys and resells without materially adding to the product, and reliable gross-margin data exists. | Different accounting classifications, marketing functions, inventory risks and product mix can make gross margins hard to compare. |
| Cost plus | Adds an arm’s length mark-up to an appropriate cost base for the supplier. | A contract manufacturer or routine service provider performs relatively standard functions with measurable costs. | Cost definitions, efficiency, asset intensity and unique contributions may differ between companies; the method does not automatically reward valuable intangibles. |
| Transactional net margin method (TNMM) | Tests a net profit indicator—such as operating margin on sales or costs—against comparable independent companies or transactions. | Reliable price or gross-margin comparables are unavailable but company-level financial data is accessible, often for a less complex party. | Net margins are influenced by operating expenses, accounting choices, market conditions and multiple transactions, reducing the directness of the comparison. |
| Transactional profit split | Determines the combined profit and allocates it between the parties using economically relevant contributions and, where appropriate, contribution or residual analyses. | Both parties make unique and valuable contributions, operate highly integrated businesses or share significant economic risks. | It requires reliable combined accounts and defensible allocation factors. A split based only on headcount or revenue may not reflect value creation. |
Using the CUP method carefully
A CUP can be highly persuasive because it compares prices directly. It may be preferred when it is at least as reliable as the alternatives, but dependable comparable transactions can be hard to identify. Differences in grade, delivery point, credit period, volume or market can overwhelm a nominally similar price. Document each adjustment and explain why the remaining difference is not material.
Choosing a tested party for a net-margin analysis
When a TNMM is appropriate, the tested party is usually the entity for which the functions, assets, risks and financial data can be compared most reliably. A party owning unique intangibles or making complex strategic decisions may be less suitable than a routine distributor or service provider. The choice should be supported by the functional analysis, not by which entity produces the most favorable result.
When a profit split may fit
Profit splitting can be appropriate where both sides own important, difficult-to-value intangibles or the operations are so integrated that a one-sided method would ignore material contributions. The analysis must explain how combined profit is measured, which contributions are rewarded first, and why the allocation factors reflect relative value.
Comparability: what makes evidence persuasive?
Comparability is not a binary label. The closer the uncontrolled transaction or company is to the controlled dealing in economically important respects, the less adjustment is needed and the more confidence a tax authority can place in the result.
- Characteristics of the property or service: specification, quality, functionality, stage of development and embedded rights.
- Functions and risks: who performs the work, controls decisions, uses assets and bears downside exposure.
- Contractual terms: volume, duration, exclusivity, warranty, delivery, payment and termination provisions.
- Economic circumstances: geography, market size, competition, regulation, inflation, supply constraints and business cycle.
- Business strategies: market entry, capacity building, penetration pricing or a temporary restructuring plan, where supported by evidence.
Comparability adjustments should be quantified where possible and tested for reasonableness. Adjusting for working capital may be useful in a net-margin analysis; adjusting a price for an unobservable product-quality difference may be too uncertain. The inability to find a perfect comparable does not end the analysis, but it should affect method selection, the range of conclusions and the level of explanation.

Documentation and reporting
OECD/G20 BEPS Action 13 introduced a standardized documentation architecture for multinational groups within scope:
- Master file: a high-level description of the group’s global business, policies, intangibles, financing and tax positions;
- Local file: detailed information about the local entity’s material controlled transactions, functional analysis, method, comparables and financial results; and
- Country-by-country report (CbCR): an overview of revenue, profit, taxes, employees and assets by jurisdiction for qualifying groups.
The CbCR is a risk-assessment tool. It is not, by itself, conclusive evidence that a particular transfer price is appropriate or inappropriate, and it does not replace transaction-level analysis.
Documentation should be prepared from information reasonably available when the transaction is priced, then updated or supplemented so the filed results can be verified. Preserve contracts, invoices, segmented trial balances, allocation schedules, intercompany correspondence, budgets, forecasts, comparable searches, adjustment calculations and approvals. Keep versions that show how a policy changed and why.
Do not assume that the OECD three-part structure creates the same obligation everywhere. Thresholds, exemptions, local-file content, language, electronic forms, retention periods, penalties, notification requirements and deadlines are domestic-law questions. The OECD’s Transfer Pricing Country Profiles summarize how individual countries address methods, comparability, documentation, dispute processes and safe harbours; that page reported a latest update of 22 January 2026. Confirm the current rule with the relevant tax authority for the entity, transaction and tax year.
An illustrative example: a routine distributor
Assume a group manufacturer sells consumer equipment to a related distributor, which stores the products, performs ordinary marketing and resells to independent retailers. The distributor does not own unique technology and does not control product design. Its records separately identify sales, cost of goods, inventory, freight, marketing and operating expenses.
- The group documents the products, territories, volumes, payment terms, warranty obligations and inventory and credit risks.
- The functional analysis supports treating the distributor as the less complex party for a net-margin test, subject to the facts and local rules.
- A search identifies independent distributors with similar products, markets and functions. Companies with materially different intangibles or wholesale activities are rejected or adjusted.
- The group selects an operating-margin indicator, explains why a direct CUP or resale-price comparison is less reliable, and calculates the distributor’s result from segmented accounts.
- If the actual margin falls outside the reliable range, the group investigates the cause, considers a documented year-end adjustment where permitted, and reconciles the final books and tax return.
The example illustrates the order of reasoning, not a guaranteed margin, acceptable range or filing position. A different product, market or risk profile could lead to a different tested party or method.
Common failure points and how to correct them
| Failure point | Why it causes trouble | Practical correction |
|---|---|---|
| Starting with a desired profit rather than the transaction facts | The method and comparables become a justification for a target instead of an analysis of independent-party behavior. | Write the transaction and functional analysis first; select the method only after evaluating evidence. |
| Relying on the contract alone | Actual conduct may show that another entity makes decisions or bears risks. | Reconcile agreements with operational records, governance evidence and financial flows. |
| Using a broad company set without screening | Different products, markets, accounting or risk profiles can make net margins misleading. | Set inclusion criteria, document exclusions and make only supportable adjustments. |
| Ignoring intangibles or financial capacity | Legal ownership or a loan label may not identify who performs value-creating work or controls risk. | Analyze development and control functions for intangibles and credit, security and decision-making for financing. |
| Mixing transactions in one test | Losses in one activity can conceal an arm’s length problem in another. | Segment accounts where reliable segmentation is possible and explain unavoidable aggregation. |
| Preparing documentation after an audit notice | Late reconstruction may omit contemporaneous evidence and fail a local deadline. | Set an annual process, assign owners, retain source data and track each jurisdiction’s due dates. |
| Assuming a group policy overrides local law | Countries can require different methods, forms, thresholds or language. | Map each entity and transaction to current domestic rules and update the map when laws change. |
Adjustments, disputes and double taxation
A tax authority may conclude that the reported price is not arm’s length and increase the income of one group company. The other jurisdiction does not automatically have to make a matching decrease. Without corresponding relief, the same economic profit can be taxed twice.
The OECD identifies prevention and resolution of such disputes as central to the transfer-pricing framework. Relief may depend on domestic adjustment rules, an applicable tax treaty, the competent authorities’ mutual agreement process and the taxpayer’s ability to meet procedural deadlines. A unilateral adjustment, an appeal, a corresponding adjustment request and a mutual agreement case are different paths with different requirements.
When exposure is material, preserve the analysis, quantify the potential adjustment under each country’s rules and obtain advice from a qualified adviser familiar with both jurisdictions. Do not assume that a CbCR, an APA in one country or a group policy guarantees acceptance elsewhere.
How to manage transfer pricing in practice
- Map the perimeter: list controlled entities, branches, permanent establishments where relevant, transaction types and tax jurisdictions.
- Prioritize material risks: focus first on high-value goods, unique intangibles, financing, restructurings, persistent losses and transactions with significant withholding or customs consequences.
- Set pricing before the period starts: use budgets and contemporaneous information to establish a policy that operational teams can follow.
- Capture evidence during the year: retain contracts, invoices, service logs, inventory data, financing records and decision-making evidence as transactions occur.
- Test results after close: reconcile actual outcomes to the policy, investigate deviations and make only legally permitted true-ups.
- Complete local deliverables: check thresholds, forms, notifications, language, sign-offs, retention and deadlines for every affected country.
- Prepare for controversy: maintain a clear narrative linking the transaction, functions, method, comparables, calculations and filed figures so the same evidence can support an audit or treaty process.
What transfer pricing is—and is not
Transfer pricing is not a universal tax rate, a single mandatory margin, or permission to move profit wherever a group prefers. It is a fact-based way to evaluate controlled dealings against independent-party behavior. The arm’s length principle supplies the benchmark; the transaction facts and available evidence determine how that benchmark is applied; and local law determines what must be filed, when and in what form.
