What Is Sovereign Debt, and How Do Countries Borrow on Global Markets?

Sovereign debt is money a national government owes to lenders. A government raises it by issuing bonds or arranging loans, then services the principal and interest from future budgets. Borrowing can bridge a temporary revenue shortfall, support spending during a recession or emergency, or pay for infrastructure and other investments whose benefits arrive over many years.

The lenders, currencies, interest formulas, maturities and legal terms determine how manageable that debt is. A country can have a high debt-to-GDP ratio and still borrow reliably, while a country with a lower ratio can face stress if its debt is mostly in foreign currency, comes due soon or carries floating rates. The useful question is not simply “How much debt does a country have?” but “Who is owed what, in which currency, at what cost, and when is repayment due?”

What sovereign debt means

Sovereign debt is debt issued by a national government. The government is the borrower (the sovereign); the creditor may be a domestic institution, an overseas investor, another government or an international financial institution.

Governments borrow because tax receipts and other income do not arrive evenly while essential spending and investment needs do. Borrowing lets the budget spread the cost of a bridge, power system or health response over the years in which people use it. It also gives a government room to support households and businesses when a recession or unexpected shock reduces private activity. As Ali Abbas and Alex Pienkowski of the IMF put it, “Sovereign debt allows governments to keep their economies afloat during recessions and other unexpected shocks and to finance investments that lift productivity and growth.” (IMF Finance & Development, December 1, 2022).

Debt is not the same as a government’s annual deficit. A deficit is a one-year gap between spending and revenue; sovereign debt is the accumulated stock of past borrowing that remains outstanding, including interest obligations. Governments can run a deficit and issue new debt, or run a surplus and use it to repay debt.

Who provides the money?

Most sovereign borrowing comes through four broad channels. Their relative importance varies by country and over time.

Domestic lenders

Commercial banks, pension funds, insurance companies, asset managers and households can buy bonds issued in the government’s own financial market. A domestic investor base can provide a relatively steady source of funding and avoids exchange-rate losses on local-currency debt. Its limits are the size of the local savings pool, the depth of the bond market and the maturities domestic investors are willing or able to hold. Heavy government borrowing can also compete with private borrowers for local credit.

Private international investors

Foreign banks, funds and other investors buy sovereign bonds or make commercial loans across borders. International markets can supply larger amounts and longer maturities than a small domestic market, but access can change quickly when global interest rates, risk appetite or expectations about a country change. A foreign investor is also exposed to currency conversion and cross-border legal and settlement risks.

Other governments

A bilateral loan is arranged directly between the borrowing government and another government, often on terms linked to development cooperation or a specific project. The agreement identifies the lender, repayment schedule, interest and any policy or procurement conditions.

Multilateral institutions

The World Bank and regional development banks commonly provide project and development financing. The IMF provides balance-of-payments financing when a member needs foreign exchange and policy support. These institutions have different mandates, eligibility rules and lending terms; they are not interchangeable with private bond investors. The IMF’s sovereign-debt topic page describes its role and related policy work.

What instruments do governments use?

Instrument How it is funded Typical repayment pattern Main feature for the borrower
Sovereign bond Sold to many creditors, either domestically or internationally Interest during the life of the bond and usually a lump-sum principal payment at maturity Can raise a large amount from a broad investor base; the government must refinance or repay the maturity
Commercial loan Arranged with one lender or a syndicate of lenders Repayment spread over several years under a negotiated schedule Terms are negotiated directly, with one or more contractual lenders
Bilateral official loan Provided by another government Set by the intergovernmental agreement May be tied to development cooperation or a project
Multilateral loan or financing Provided by an institution such as the World Bank, a regional development bank or the IMF Set by the institution’s program and lending rules World Bank and regional banks focus on development and projects; the IMF focuses on balance-of-payments support

A bond is not a promise made to one bank: it is a security held by many creditors, who can trade it. A loan can be bilateral or syndicated and usually has a negotiated repayment timetable. These distinctions affect who must agree to a change in terms if the borrower encounters trouble.

How borrowing on global markets works

There is no single issuance procedure followed by every country. Auction rules, underwriting, governing law, settlement systems, disclosure requirements and the roles of debt-management offices differ by jurisdiction and by the market in which a bond is sold. The following is a map of decisions rather than a universal step-by-step recipe.

  1. Set a financing need. The government’s budget and cash-flow plans determine how much new money is needed after considering revenue, spending, existing maturities and cash reserves.
  2. Choose the channel. Officials decide how much can be raised from domestic markets, international bonds, bilateral lenders or multilateral programs. The choice depends on available capacity, urgency, development objectives and the terms offered.
  3. Choose currency and structure. The government selects local or foreign currency, fixed or variable interest, maturity and any inflation indexation. Each choice changes future budget exposure.
  4. Offer or negotiate the financing. A bond may be offered to investors through the country’s established issuance system; a loan is negotiated with one or more lenders. The exact auction, book-building and documentation sequence is country-specific.
  5. Receive proceeds and record the liability. After settlement or loan disbursement, the funds enter government accounts and the debt is recorded with its principal, currency, rate, maturity and creditor.
  6. Service and refinance. The budget pays interest and scheduled principal. When a bond matures, the government can repay it from revenues or reserves, or issue new debt to refinance it if market access and cash flow permit.

Currency, interest and maturity: the central trade-offs

Local currency versus foreign currency

Local-currency borrowing generally matches the currency in which a government collects most taxes, reducing the direct exchange-rate effect on debt service. Foreign-currency borrowing may offer a lower interest rate or access to a deeper pool of investors. If the domestic currency depreciates, however, each dollar, euro or other foreign-currency payment costs more in local-currency terms. The saving on the coupon can therefore be outweighed by a larger principal and interest burden.

Fixed, variable and inflation-linked rates

A fixed-rate bond keeps its contractual interest payment predictable until maturity, which helps a finance ministry plan its budget. A variable-rate loan or bond resets when a reference rate changes; it may be cheaper initially but can become more expensive when rates rise. Inflation-linked debt adjusts payments or principal according to an inflation measure, shifting some inflation risk away from the borrower but making nominal costs less predictable. A lower starting coupon is not automatically a better deal: the relevant comparison includes the risks the budget is taking.

Short versus long maturities

Short-maturity debt can carry a lower rate but must be refinanced sooner. If markets close or rates rise at that point, the government may face a sudden increase in costs or a funding gap. Longer maturities extend the repayment horizon and reduce the frequency of refinancing, but investors may demand a higher rate for committing money for longer. The right balance depends on expected revenues, market depth and the government’s ability to manage future maturities.

Domestic, foreign, official and private creditors

Domestic investors can be a stable anchor but may not provide enough volume. International private markets can supply scale and long maturities but are more sensitive to global conditions. Official bilateral and multilateral financing may have different rates, grace periods, policy conditions and procedures. A diversified creditor base can reduce dependence on one channel, while a complex mix of contracts can make later negotiations harder.

What determines a country’s borrowing cost?

The interest rate on a sovereign bond reflects more than the amount borrowed. Investors assess whether the government can generate the currency and revenue needed to pay, and how easily they could sell the claim later. Important influences include:

  • Economic development and fiscal capacity: broader, more predictable tax bases generally support repayment.
  • Financial-market depth: a liquid domestic market can absorb issuance more easily than a shallow one.
  • Repayment record: a history of honoring obligations can reduce the risk premium; past defaults or restructurings can raise it.
  • Exposure to shocks: commodity-price swings, natural disasters, political instability, banking stress and dependence on imported energy or food can weaken repayment capacity.
  • Debt structure: foreign-currency share, interest resets, near-term maturities and the creditor mix determine how quickly a shock reaches the budget.
  • Global financial conditions: higher benchmark rates or a worldwide flight from risk can raise borrowing costs even when a country’s own policies have not changed.

Credit ratings and market prices summarize some of these judgments, but neither is a complete sustainability test. A government also needs a credible fiscal plan, access to foreign exchange where required and enough growth to keep future interest and principal payments manageable.

How to read sovereign-debt statistics

“Government debt” is not one universal measurement. Before comparing countries, identify the population covered (central government, general government or another public sector boundary), whether the debt is domestic or external, the reference date, the currency basis and whether guarantees are included.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

External debt is owed to non-residents; total public debt can also include obligations held by residents. The World Bank’s International Debt Statistics overview explains its annual external-debt stock and flow data for low- and middle-income countries that report public and publicly guaranteed external debt through the Debtor Reporting System. The World Bank also publishes quarterly series and other products with different coverage at World Bank Debt Statistics.

The Joint External Debt Hub, produced by the BIS, IMF, OECD and World Bank, combines external-debt and selected foreign-asset data. The institutions caution that it is not a completely comprehensive and consistent measure of total external debt for every country. When quoting a number, state its definition and population rather than presenting it as a country’s entire public debt.

Creditor composition: dated group evidence

Group and reference date Measured share What the figure covers
Emerging markets, end-2024 Domestic debt was three quarters of total debt Group aggregate reported by the IMF in 2025
Low-income countries, end-2024 Domestic debt was 35% of total debt, down from 37% in 2020 Group aggregate reported by the IMF in 2025
Emerging-market external public debt, end-2023 Private creditors held about two-thirds, predominantly in bonds External public debt; group aggregate reported by the IMF in 2025
Low-income-country external public debt, end-2023 Private creditors held 20%, split equally between bonds and commercial loans External public debt; group aggregate reported by the IMF in 2025

These are group aggregates, not estimates for every sovereign and not current 2026 figures. The IMF’s 2025 analysis, “A Stocktaking of The Current International Architecture for Resolving Sovereign Debt Involving Private Sector Creditors”, provides the stated creditor-composition figures.

When repayment becomes difficult

Debt distress can follow borrowing that is too large or too risky, but it can also follow a recession, a natural disaster, a collapse in export earnings, a banking crisis or a sharp currency depreciation. A government may struggle to pay even when its earlier borrowing appeared affordable because the shock changes revenue, exchange rates or refinancing conditions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

There is no sovereign equivalent of a company’s universal bankruptcy court. The IMF explains that resolution is negotiated between the government and its creditors, and the government decides whether to seek a restructuring. The process can involve private bondholders, commercial banks, bilateral governments and multilateral institutions, each with different contracts and decision rules.

Restructuring choices

A restructuring changes the original terms so payments fit the government’s capacity. It may extend maturities, reduce interest, defer payments or reduce principal. The precise package depends on the debt contracts, the creditors involved and the government’s economic program. A government can seek a deal before missing a payment (preemptive restructuring) or after default.

Preemptive restructuring generally has smaller economic costs and spillovers than waiting until payments are missed, because it can reduce uncertainty and avoid a disorderly interruption. The IMF may provide policy advice, adjustment support and financing, but it can lend only when debt is sustainable under its rules; it does not unilaterally impose a settlement. The government must choose whether and how to negotiate.

A practical checklist for evaluating a sovereign-debt headline

  • Confirm whether the figure is external debt, total public debt or general-government debt.
  • Check the reference date and whether the statistic is a stock at one point or a flow over a period.
  • Identify the country group and reporting population behind the number.
  • Ask which currency the debt uses and whether a depreciation would increase the domestic burden.
  • Look at fixed, variable and inflation-linked shares, not only the average interest rate.
  • Check the maturity calendar and the amount due soon that must be repaid or refinanced.
  • Identify domestic, private foreign, bilateral and multilateral creditors.
  • Consider growth, revenue, reserves, export earnings and exposure to shocks alongside debt-to-GDP.
  • Separate a lower coupon from a lower overall risk: cheap foreign-currency or short-term money can become expensive after a shock.

Sovereign borrowing is therefore a financing system, not a single product. Bonds and loans let governments move resources across time, while currency, rates, maturities and creditor relationships determine how much flexibility remains when conditions change.
