Short selling is a trade in which an investor sells borrowed shares (or shares arranged for delivery) and later buys equivalent shares to return to the lender. If the repurchase price is lower, the difference is a gain before costs; if the price rises, the short seller loses money. Because a stock can theoretically rise without limit, a short position has no fixed maximum loss.
Short selling can express a bearish view, hedge an existing holding, or provide liquidity when buyers suddenly outnumber available sellers. It adds sell-side orders and can intensify a decline or volatility, but the mere presence of short sellers does not prove manipulation or explain a particular price drop. Borrowing charges, dividends owed to the lender, margin requirements, regulatory limits and the possibility of a short squeeze all affect the outcome.
How a short sale works
1. The broker locates and lends shares
A brokerage firm may lend shares from its own inventory, from another customer’s margin account or from another securities lender. The short seller receives a loan of shares, not cash, and normally must provide collateral under the broker’s margin rules. The broker must also meet applicable requirements to have reasonable grounds that the shares can be borrowed for delivery.

2. The borrowed shares are sold
The investor places a sell-short order. The sale proceeds are held in the margin account; they are not the same as freely available cash because the investor still owes the lender an equivalent number of shares.

3. The position is maintained
While the shares are on loan, the borrower generally pays stock-loan interest or other borrowing fees. If the company pays a dividend, the short seller normally makes an equivalent “payment in lieu” to the share lender. The broker can raise collateral requirements when a security becomes volatile or difficult to borrow.
4. The short is closed by buying shares
To close the position, the investor buys the same number of shares in the market. Those shares are returned to the lender, and the difference between the sale and repurchase prices determines the gross profit or loss. A broker may buy in the shares or liquidate other positions if the account no longer meets its margin requirements.
The SEC’s illustrative example
The U.S. Securities and Exchange Commission’s Investor Bulletin, updated September 9, 2026, uses a simple example. Selling a borrowed share at $60 and later buying a replacement at $40 produces a $20-per-share gain before transaction costs. Buying the replacement at $80 instead produces a $20-per-share loss before costs. These are illustrative figures, not market statistics.

Interest, dividend payments, commissions and other charges reduce a gain or increase a loss. If the share price keeps rising, the eventual buy-to-cover cost can keep increasing.
Why investors sell short
Bearish speculation
A trader may believe a company’s shares are overvalued, its earnings will deteriorate or a near-term event could push the price down. The trader seeks to sell first and buy later at a lower price. The SEC summarizes this motive as believing that “the price of the stock will fall.”

Hedging a long position
A fund or individual who owns shares, a convertible security or a related instrument may short shares to offset some exposure to a market decline. A hedge can reduce downside sensitivity without immediately selling the original holding, but it also limits some upside and introduces borrowing and margin costs.
Providing liquidity
Professional market participants may sell short to meet unexpected buying demand when they do not have enough owned inventory. Their transaction can help buyers execute orders without waiting for a new holder to sell. This activity is a trading function, not necessarily a statement that the seller expects a collapse.

Short position versus long position
The two positions have opposite trade mechanics and risk profiles.

Costs and risks that can change the trade
Unlimited theoretical loss
A long investor’s share can fall only to zero. A shorted share has no comparable upper bound. A position opened at $20 could require a buyback at $40, $100 or more if the market continues higher. The loss is realized when the short is covered, but the broker can demand additional collateral before then.

Borrow availability and changing fees
Shares that are easy to borrow may carry modest fees; hard-to-borrow shares can become expensive or unavailable. A lender can recall shares, forcing the broker to find another lender or close the position. The exact fee, rebate and recall terms depend on the security and the brokerage agreement.
Dividends and corporate actions
The short seller generally compensates the lender for dividends distributed during the loan. Stock splits, mergers, tender offers and other corporate actions can create additional delivery or adjustment obligations. These events can alter the number or type of securities needed to close the trade.
Margin calls and forced liquidation
Because a short position is collateralized, a rising price can reduce the account’s equity quickly. The broker may require more cash or eligible securities on short notice. If the investor does not meet the demand, the broker’s account terms may allow it to buy shares to cover the short or sell other holdings without waiting for the investor’s approval. Forced buying can occur at an unfavorable price.
How short selling can affect a stock’s price
Additional sell-side supply
A short sale introduces an order to sell shares that the trader does not own. The SEC’s historical short-sale rulemaking describes professional short selling as a source of trading supply that can reduce the chance of a temporary supply shortage leaving buyers to pay an artificially high price. In ordinary trading, that supply can weigh on prices when demand is not strong enough to absorb it.
Possible contribution to declines and volatility
Large or concentrated short activity can coincide with a rapid decline, wider uncertainty or sharper intraday moves. Short sellers may also react to falling prices, so selling and falling prices can reinforce each other. These are possible mechanisms, not a universal estimate of how much short selling moves an average stock. SEC materials establish no market-wide percentage effect.

Why correlation is not proof of causation
Prices also respond to earnings, interest rates, news, index rebalancing, options hedging, liquidations and ordinary changes in supply and demand. A stock that falls while short interest rises may be attracting sellers because of the same information that moved the price. Establishing that short sellers caused a particular decline requires evidence about timing, volume, borrow conditions and the security’s other trading flows.
What is a short squeeze?
The basic sequence
- A stock price rises unexpectedly, or shares become difficult to borrow.
- Short sellers face larger mark-to-market losses, higher collateral demands or the risk that lenders will recall shares.
- Some sellers buy shares to close their positions, a transaction called covering.
- That buying adds demand, potentially pushing the price higher and pressuring more short sellers to cover.
A squeeze can therefore become a feedback loop. It does not require every short seller to be wrong about the company’s long-term value; traders may cover simply because their risk limits or financing terms were reached.
Natural squeezes versus manipulation
The SEC notes that squeezes can occur naturally. By contrast, schemes that manipulate a stock’s price or availability to force a squeeze are illegal. A reported increase in price or short covering is not, by itself, evidence of an unlawful scheme.
Regulation SHO close-out purchases address certain open failures to deliver. They are intended to resolve those delivery failures and do not automatically raise a stock’s price or constitute a squeeze strategy.
Naked short selling and failures to deliver
What “naked” means
“Naked short selling” generally refers to selling short without borrowing or arranging to borrow the stock in time for delivery to the buyer. If the seller cannot deliver on settlement, the transaction is recorded as a failure to deliver (FTD).

Why an FTD is not automatically illegal
The SEC explains that an FTD can have several causes, including operational or settlement problems. An FTD by itself does not prove illegal naked shorting. Applicable rules, the trader’s intent and the surrounding facts determine whether conduct violated securities law. Deception about the ability or intent to deliver, or a manipulative plan, raises separate legal concerns.
How U.S. Regulation SHO applies
For U.S. equity markets, Regulation SHO sets the main federal framework for short-sale handling. The SEC describes the following requirements and mechanisms; particular securities and transactions can have exceptions, so current rule text matters for a specific trade.

Regulation SHO is a legal framework, not a guarantee that a short sale will be profitable or that every price decline has been prevented. The SEC’s Investor Bulletin is educational and states that it has no legal force or effect; binding obligations come from the rules and applicable interpretations.

A practical checklist before considering a short
- Define the thesis: Identify the information or event that could make the price fall and the time horizon.
- Check borrow terms: Confirm availability, current borrowing fee, recall risk and whether the broker can change the terms.
- Calculate the full carrying cost: Include interest, dividends owed, commissions and any margin financing.
- Set a loss and collateral plan: Decide how much adverse movement the account can withstand before a broker could liquidate the position.
- Model a squeeze: Consider low float, high short interest, rising volume, hard-to-borrow status and upcoming news that could trigger covering.
- Verify compliance: Ensure the order is handled under current Regulation SHO requirements and the broker’s policies.
- Separate evidence from inference: Short activity can provide information and liquidity, but it does not by itself prove fraud or explain a stock’s move.
Short selling is therefore best understood as a borrowing-and-repurchase obligation with asymmetric risk, not simply as the mirror image of buying a share. The potential gain is limited by the sale price, while the potential loss, financing burden and timing pressure can continue to grow until the position is closed.
