A documentary credit is a bank’s conditional promise to pay an exporter when the exporter presents documents that comply with the credit’s terms. It is commonly called a letter of credit (LC). The bank does not pay merely because goods were shipped, and it does not inspect the cargo. Payment depends on a complying documentary presentation made to the right bank, in the right way, before the applicable deadlines.
This distinction drives every practical issue: who pays, which documents matter, how long a bank has to examine them, what happens when a discrepancy appears, and why the wording of the credit must match the underlying sale.
What a documentary credit is
Under the International Chamber of Commerce’s Uniform Customs and Practice for Documentary Credits, 2007 Revision (UCP 600), a credit is an irrevocable arrangement in which the issuing bank gives a definite undertaking to honour a complying presentation. The credit is issued at the request of an applicant, normally the buyer, in favour of a beneficiary, normally the seller or service provider.

The terms documentary credit and letter of credit generally describe the same commercial mechanism. UCP 600 does not automatically govern every international transaction. The credit must expressly state that it is subject to UCP 600. Once incorporated, the rules bind the relevant parties unless the credit expressly modifies or excludes a provision.

A credit is independent of the sale contract. UCP 600 Article 4 says banks are not bound by the underlying contract, even if the credit refers to it. Article 5 captures the operational rule in one sentence: “Banks deal with documents and not with the goods, services or performance to which the documents may relate.” A buyer may have a valid complaint about defective goods, yet the bank can still be required to pay if the presented documents comply. Conversely, a seller may have shipped excellent goods but lose the right to payment under the credit if its documents contain an unresolved discrepancy.
Who is involved in a letter of credit?
| Party | Role | Payment responsibility |
|---|---|---|
| Applicant | The party requesting issuance, usually the buyer or importer. | Provides instructions and arrangements to the issuing bank; does not itself give the bank undertaking described in the credit. |
| Issuing bank | Issues the credit at the applicant’s request. | Must honour a complying presentation according to the credit’s stated availability. |
| Beneficiary | The party in whose favour the credit is issued, usually the seller or exporter. | Must prepare and present the documents required by the credit. |
| Advising bank | Authenticates and advises the credit to the beneficiary at the issuing bank’s request. | Advising alone does not add a payment undertaking. |
| Nominated bank | The bank with which the credit is available, or any bank when the credit is available with any bank. | May act according to the availability stated in the credit; its role does not automatically make it a guarantor of payment. |
| Confirming bank | A bank that adds its confirmation to the issuing bank’s credit. | Adds its own definite undertaking to honour or negotiate a complying presentation, in addition to the issuing bank’s undertaking. |
The credit text determines where presentation must be made and which bank can act. A beneficiary should not assume that the bank that advised the credit is also nominated or confirming.
How a documentary credit works, step by step
- Commercial agreement: Buyer and seller agree on the goods or services, price, shipment or performance terms, documents, and payment arrangement. They should decide whether the credit will be subject to UCP 600 and identify the place and method of availability.
- Application to the bank: The buyer asks a bank to issue the credit. The application supplies the beneficiary’s details, amount, currency, expiry, shipment or performance conditions, required documents, and payment method.
- Issuance and advising: The issuing bank sends the credit through an advising bank or another banking channel. The advising bank advises it to the beneficiary after following its authentication procedures. Advising does not by itself create an obligation to pay.
- Review before performance: The beneficiary should read the credit immediately and check whether every condition can realistically be met. If a term is impossible, ambiguous, or inconsistent with the sale, the beneficiary should seek an amendment before shipping or performing.
- Shipment or performance: The beneficiary ships the goods or performs the agreed service, following the credit’s dates and transport requirements. The bank does not verify the underlying performance; the beneficiary must prove documentary compliance.
- Preparation and presentation: The beneficiary obtains each document specified in the credit and presents them to the nominated bank, issuing bank, or other permitted bank before the presentation and expiry deadlines. The presentation must follow the credit’s instructions on originals, copies, signatures, wording, and routing.
- Examination and payment: The relevant bank examines the presentation against the credit, UCP 600 where incorporated, and international standard banking practice. If the presentation complies, the issuing bank must honour using the credit’s stated method. A confirming bank that added confirmation has its own undertaking on the same complying presentation.
When and how payment is available
A letter of credit does not always mean immediate cash. UCP 600 recognises several availability methods, and the credit must state which one applies.
| Availability | What it means for the beneficiary | Timing implication |
|---|---|---|
| Sight payment | Payment is made when the bank determines that the presentation complies. | Payment is due at sight, subject to examination and any stated processing arrangements. |
| Deferred payment | The bank undertakes to pay on a specified future date or after a stated period. | A complying presentation can establish a payment due later rather than immediately. |
| Acceptance | The bank accepts a draft drawn on it when the credit requires one. | The accepted draft is payable at its maturity date. |
| Negotiation | The nominated bank purchases or advances against complying documents or a draft, as permitted by the credit. | Availability depends on the nominated bank’s authority and the credit’s terms; it is not automatically sight payment by the issuing bank. |
The issuing bank remains responsible for its undertaking. A nominated bank does not become liable simply because it receives documents, and an advising bank does not become liable simply because it transmitted the credit. Confirmation is what adds a separate undertaking from another bank.

Which documents matter?
The credit itself specifies the required documents. The list may include a commercial invoice and a transport document; ICC Academy guidance recommends requiring only necessary documents and, where feasible, limiting the documentary burden to an invoice and transport document. If another document is required, the credit should clearly identify who must issue it and what information it must contain.
Do not treat a familiar document list as universal. One credit may require originals, another may allow copies, and wording about signatures, dates, consignee details, shipment ports, or descriptions can change the result. The beneficiary should create a document checklist directly from the operative credit and any accepted amendment, not from a previous transaction or a template.
How banks examine a presentation
Banks decide from the documents alone whether the presentation appears to comply. They do not open packages, test products, inspect vessels, verify performance, or resolve factual disputes under the sale contract. Their examination is documentary and facial: the documents are read against the credit, the incorporated rules, and international standard banking practice.

The 21-calendar-day transport-document rule
When the presentation contains specified original transport documents, presentation must be made no later than 21 calendar days after shipment and, in all cases, no later than the credit’s expiry date. The 21-day limit is not a universal deadline for every credit or every document type. The credit may set a shorter period, and its expiry date always remains controlling.
Consistency across documents
Data in different documents do not have to be word-for-word identical in every detail. They must, however, not conflict when read in context with the credit, the document itself, and international standard banking practice. A small variation can be harmless in context; a contradiction about a shipment date, party, amount, or required description can create a discrepancy.
What happens when documents contain discrepancies?
If a bank finds a discrepancy, it may refuse to honour or negotiate the presentation. A refusal notice must identify the discrepancies and be sent by the end of the fifth banking day following presentation. A notice that omits the discrepancies or arrives late can affect the bank’s ability to rely on the refusal provisions.
The issuing bank may ask the applicant whether the applicant is willing to waive discrepancies. That request does not extend the bank’s examination period and does not turn a non-complying presentation into a complying one by itself. The beneficiary should treat a waiver as uncertain until the bank formally accepts the documents and confirms the payment position.

Common operational causes of discrepancy
- A document is presented after the credit’s expiry date or after the specified presentation period.
- A required original, signature, endorsement, or issuer is missing.
- Dates, quantities, ports, names, or document references conflict in a way that cannot be reconciled in context.
- A document contains wording that fails an expressly stated condition in the credit.
- The presentation is made to a bank or at a place not authorised by the credit.
These are practical categories, not a substitute for reading the actual credit. The exact wording and the applicable banking practice determine whether a particular difference is a discrepancy.
How applicants should draft a workable credit
The applicant’s main risk is creating documentary conditions that do not match the transaction or cannot be met by the beneficiary. Before asking for issuance, the buyer should:
- State whether the credit is subject to UCP 600 and identify any permitted modifications.
- Set a realistic expiry date, shipment or performance window, and presentation period.
- Specify the place of presentation and the bank or banks with which the credit is available.
- Describe each required document, its issuer, whether an original is required, and the necessary content.
- Use only documents that serve a genuine commercial or control purpose.
- Make the documentary description consistent with the agreed goods, quantities, values, and transport arrangements.
- Confirm whether payment is by sight, deferred payment, acceptance, or negotiation.
Overloading a credit with unnecessary certificates or vague wording increases the chance of an avoidable discrepancy without giving the buyer better control over the transaction.
How beneficiaries should prepare and present documents
- Read the operative credit: Record the amount, currency, expiry, latest shipment or performance date, presentation deadline, place of presentation, availability method, and every required document.
- Check feasibility: Ask each document issuer whether it can produce the required form, wording, date, and original or copy within the available time.
- Coordinate before shipment: Resolve impossible or contradictory conditions through an amendment request before creating documents.
- Prepare from one data set: Keep names, addresses, quantities, dates, and reference numbers consistent across documents while allowing for differences that are acceptable under the credit and banking practice.
- Review before presentation: Compare every page against the credit and check signatures, originals, endorsements, dates, and routing.
- Present on time: Deliver the complete set to the authorised bank before the earliest applicable deadline, not merely before the expiry date.
Amendments, cancellation, and irrevocability
Credits governed by UCP 600 are normally irrevocable. ICC Academy explains that a credit cannot be amended or cancelled without the agreement of the issuing bank, the confirming bank if there is one, and the beneficiary. An applicant therefore cannot assume that a unilateral instruction will change the beneficiary’s rights after issuance.

For that reason, the review stage before issuance is critical. If commercial terms change later, the parties must use the amendment process stated or permitted by the credit and obtain the required acceptances. Until an amendment is effective, the original credit terms remain the operative documentary standard.
What a letter of credit does not guarantee
- It does not guarantee the physical condition of goods. Payment can be due when documents comply even if the cargo is damaged, incomplete, or commercially disappointing.
- It does not replace the sale contract. Claims about quality, delay, warranty, or breach remain matters between buyer and seller under their contract.
- It does not make every participating bank a payer. The issuing bank’s undertaking, a confirming bank’s additional undertaking, and an advising or nominated bank’s limited role are distinct.
- It does not cure late or incomplete presentation. A bank’s willingness to ask the applicant about a discrepancy is not the same as a payment commitment.
A simple worked timeline
Assume a credit requires specified original transport documents, states that it is available by sight payment, and sets an expiry date of 30 June. The beneficiary ships on 1 June. The 21-calendar-day rule for the specified transport documents would ordinarily require presentation by 22 June, unless the credit sets an earlier deadline; the 30 June expiry remains an absolute outer limit. If the beneficiary presents a complete set on 15 June, the examining bank has up to five banking days after presentation to determine compliance. If it identifies a discrepancy, its refusal notice must state that discrepancy and be sent by the end of the fifth banking day.
This example illustrates why shipment date, presentation period, and expiry must be tracked separately. Meeting one date does not automatically satisfy the others.

Choosing and comparing credit structures
There is no single standard configuration. Compare a proposed credit on four practical axes before agreeing to it:
| Axis | Questions to ask | Why it changes the transaction |
|---|---|---|
| Payment availability | Is it sight payment, deferred payment, acceptance, or negotiation? | Determines whether funds are due immediately, at maturity, or through a nominated bank’s negotiation. |
| Bank undertaking | Is there only the issuing bank’s undertaking, or has another bank confirmed the credit? | Confirmation adds a separate undertaking from the confirming bank. |
| Presentation mechanics | Which bank and place are authorised, and what are the shipment, presentation, and expiry deadlines? | Documents sent to the wrong place or submitted late may not establish a right to payment. |
| Document burden | Are the required documents necessary, clearly defined, and realistically obtainable? | Every additional or ambiguous requirement creates another opportunity for discrepancy. |
Key rules and reference material
The primary rule set is ICC UCP 600, 2007 Revision, which was accessed for this explanation on 13 October 2026. The ICC also publishes a UCP 600 rulebook whose product listing identifies the 2007 publication and names eUCP Version 2.1 in its title. Readers who need practical commentary may encounter the ICC’s Users’ Handbook for Documentary Credits under UCP 600, a 158-page handbook published in 2008. Because that handbook is older, operational decisions should be checked against the current credit, incorporated rules, and current bank practice.
For a buyer, the central task is to issue a credit whose documentary conditions reflect a transaction the seller can actually perform. For a seller, the central task is to present every required document, in the required form, to the authorised bank, before the earliest applicable deadline. The bank’s payment obligation follows that documentary test—not an independent judgment about the underlying goods.
