When home prices fall, borrowers have less equity and a lender may recover less from selling a defaulted property. If defaults rise at the same time, mortgage insurers can face more potential claims and larger losses on each claim. The damage is not automatic: it depends on the insurer’s loan portfolio, policy coverage, claim reserves, recoveries, reinsurance and available capital.

Mortgage insurance protects the insured lender against a specified portion of a covered mortgage default. It is not homeowners insurance and does not reimburse a homeowner simply because the property’s market value declined. No universal house-price drop or default rate has been established as an automatic failure point for every mortgage insurer.

What mortgage insurance actually covers

Private mortgage insurance generally covers part of a lender’s loss after a qualifying mortgage default. Radian’s 2025 Form 10-K defines the service plainly: “Primary Mortgage Insurance provides protection against mortgage defaults at a specified coverage percentage.” The insured party is normally the lender or other approved mortgage holder, not the homeowner.

A price decline by itself normally creates no insurance claim. A claim becomes relevant when an insured loan defaults and the contractual conditions for filing and settling a claim are met. The insurer then pays according to the policy’s coverage percentage, claim calculation, exclusions and recovery rules.

That distinction matters because three events are often confused:

  • Home-price decline: the property is worth less than before, reducing the borrower’s equity.
  • Delinquency or default: the borrower misses payments or otherwise breaches the mortgage contract.
  • Paid insurance claim: the insurer accepts a covered loss and settles it under the policy.

Not every delinquency becomes a paid claim, and a home-price index does not measure an insurer’s actual claim bill.

How falling prices and rising defaults create losses

1. Lower prices reduce collateral recovery

Suppose an insured borrower defaults. The lender may recover part of the outstanding balance by selling the home. If comparable prices have fallen, the sale proceeds may cover less of the mortgage, after selling costs and other permitted adjustments. Borrower equity can also disappear, leaving a larger gap between the property’s net value and the debt.

Insurer filings identify home prices, economic conditions, borrower equity, loan balances and defaults as factors affecting claim frequency and severity. The relationship is not mechanical: two loans in the same market can produce different losses because their balances, payment histories, coverage terms, foreclosure costs and eventual recoveries differ.

2. More defaults create more potential claims

A higher default rate increases the number of insured loans that could generate claims. It does not mean every additional delinquency immediately becomes an insurer payment. Claims can be cured, modified, paid off, sold or resolved through other procedures before a valid claim is submitted.

For a valid primary-insurance claim, Radian describes maximum liability as typically reflecting the claim amount multiplied by the policy’s coverage percentage, subject to the contract. A simplified expression is:

potential insurer payment = covered claim amount × contractual coverage percentage

The actual settlement can differ because the policy may specify how the claim amount, expenses, exclusions, cure periods and property recovery are determined.

3. Frequency and severity can rise together

Mortgage insurers are most exposed when more loans default while each default produces a larger uncovered balance. Rising defaults increase claim frequency; weaker property recoveries can increase claim severity. A concentrated portfolio, a sharp regional downturn or high loan-to-value loans can make the combined effect more serious than a national price average suggests.

How insurers absorb the shock

Reserves for reported and expected claims

Insurers set aside reserves for claims already reported and for losses that have occurred but are not fully settled. They also assess future risk on coverage that remains in force. OSFI’s 2027 Mortgage Insurer Capital Adequacy Test (MICAT) separates capital considerations for remaining coverage, incurred claims and loss components in remaining-coverage liabilities.

OSFI describes insurance risk as “the risk that the provisions that an insurer holds to cover its obligations under the insurance contracts it has written are insufficient under a severe but plausible scenario.” If defaults or recoveries deteriorate faster than assumed, reserves may need to be increased, reducing earnings and capital.

Capital and reinsurance

Capital is the buffer that absorbs losses after reserves and operating cash flows. The effective buffer depends on the insurer’s portfolio, risk model, reinsurance arrangements, investment assets and access to new capital. Reinsurance can transfer part of the risk, but it does not eliminate the primary insurer’s obligations to an insured lender.

Capital pressure does not automatically mean insolvency. Management and supervisors may require stronger reserving, slower growth, tighter underwriting, portfolio de-risking or additional capital. The specific response depends on the insurer’s condition and the applicable jurisdiction.

Canada: the MICAT framework and current evidence

2027 MICAT thresholds

OSFI’s MICAT Guideline published September 10, 2026, takes effect January 1, 2027. Its provisions should not be described as already in force before that date. For federally regulated Canadian mortgage insurers, the guideline sets the following headline levels:

Measure Level Meaning
Minimum MICAT ratio 100% The regulatory minimum in the 2027 guideline.
Supervisory target 150% A buffer above minimum intended to support early intervention.

The 150% target is not a prediction that losses will reach a particular amount. It is a supervisory cushion. Canada’s statute also requires approved mortgage insurers to maintain adequate capital in addition to obligations under the Insurance Companies Act.

What happens if an insurer expects to miss its target?

OSFI expects an insurer that anticipates falling below its internal capital target to notify the supervisor immediately and submit a plan to return to that target for supervisory approval. A breach or expected breach can therefore constrain business decisions before the minimum ratio is reached.

Possible consequences include preserving capital, revising risk appetite, seeking new capital or limiting new underwriting. The framework supports early supervisory action; it does not establish a single house-price decline that makes failure inevitable.

Canadian portfolio figures are context, not a loss forecast

Indicator Reported value Qualification
Insurance in force CAD 486 billion CMHC Q1 2026 result.
Guarantees in force CAD 580 billion CMHC Q1 2026 result.
Arrears rate on CMHC-insured mortgages 0.33% CMHC portfolio observation for Q1 2026.
Weighted-average pre-stress solvency ratio 183% IMF 2025 modeled estimate for Canada, before its adverse scenario.

These figures answer different questions. The 0.33% arrears rate is a dated portfolio measure, not a projection of paid claims. The IMF’s 183% figure is a modeled, pre-stress estimate, and its adverse scenario models higher incurred claims; scenario output is not a realized event.

OSFI’s 2026–2027 risk outlook expects mortgage arrears and default incidence to rise over the following two years. It also reported that variable-rate mortgages with fixed payments represented 36% of mortgage flows in originations and renewals in December 2025 and had higher-risk attributes. That is a broader borrower-risk observation, not a mortgage-insurer loss statistic.

United States: contract terms and state capital rules

Coverage is policy-specific

U.S. private mortgage-insurance contracts do not use one universal claim formula. Radian explains that maximum liability typically reflects the covered claim amount multiplied by the coverage percentage, with the policy controlling the details. The insured loan, coverage percentage, claim amount, exclusions and property recovery all matter.

Capital requirements are state-based

U.S. mortgage insurers operate under state insurance regulation. MGIC’s 2025 Form 10-K describes state capital rules that can restrict an insurer’s ability to write new insurance when capital is inadequate. This can affect the supply of new coverage even before an insurer becomes insolvent.

MGIC reported a company-specific risk-to-capital ratio of 10.0-to-1 at December 31, 2025. That number should not be treated as a universal U.S. standard or compared directly with Canada’s MICAT ratio: the measures, legal frameworks and supervisory uses differ.

Can mortgage insurers go bust if defaults rise?

Yes, an insurer can become financially impaired if claims, reserve needs and investment losses overwhelm available capital. But the evidence does not establish a universal trigger such as a particular percentage decline in house prices or a fixed default rate.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Solvency depends on several interacting variables:

  • the geographic and credit mix of insured loans;
  • the proportion of loans with high loan-to-value ratios;
  • coverage percentages and other policy terms;
  • how quickly defaults become valid claims;
  • property-sale prices, foreclosure expenses and other recoveries;
  • reserve adequacy for reported and unreported losses;
  • reinsurance protection and counterparty strength; and
  • the insurer’s capital buffer and ability to raise funds.

A large insurer with diversified loans, conservative reserves and substantial capital may withstand a severe downturn. A smaller or concentrated insurer can face pressure from a less extreme regional shock. The same national price decline can therefore produce different outcomes across companies.

What capital pressure means for the mortgage market

If regulators or management determine that capital is being consumed too quickly, an insurer may reduce risk, preserve cash, obtain capital or limit new policies. In the United States, state rules can specifically constrain new insurance writing when capital is inadequate. In Canada, falling toward an internal target can prompt supervisory notice and a remediation plan.

Reduced underwriting capacity can make insured mortgages less available or lead to changed eligibility, pricing or terms for future borrowers. That is a possible market effect, not an inevitable result of every downturn. Existing borrowers still owe their mortgage debt; lender mortgage insurance does not cancel the borrower’s obligation because a property lost value.

How to interpret headlines about mortgage-insurer stress

  1. Identify the jurisdiction. Canadian federally regulated insurers follow OSFI’s framework; U.S. insurers face state-based requirements.
  2. Check the date and methodology. The MICAT guideline effective January 1, 2027 is different from rules already in force, and CMHC changed the framework used for its Q1 2026 capital-ratio comparison.
  3. Separate arrears from claims. A delinquency rate does not equal the number or value of paid claims.
  4. Look for severity information. Prices, loan balances, coverage percentages and net recoveries determine how costly each claim is.
  5. Distinguish modeled stress from actual results. An IMF adverse scenario is an analytical exercise, not evidence that those losses occurred.
  6. Read the capital measure in context. A MICAT ratio, a U.S. risk-to-capital ratio and a state policyholder-position test are not interchangeable.

Bottom line for borrowers and lenders

Falling prices weaken collateral and rising defaults increase the number of loans that may produce claims. Together they can reduce mortgage insurers’ earnings, increase reserves and put pressure on capital. Insurers, however, do not automatically fail when prices fall: contracts, recoveries, portfolio composition, reinsurance and capital buffers determine the result.

For lenders, insurance can still cover only the contractual portion of a qualifying loss. For homeowners, it protects the lender rather than guaranteeing the home’s value or extinguishing the mortgage. Supervisory capital rules are designed to recognize future and incurred losses and to trigger corrective action before a minimum-capital breach becomes an uncontrolled event.
