When a country’s borrowing costs rise, new debt and maturing debt that must be refinanced become more expensive. The government’s interest bill usually increases gradually rather than all at once, because fixed-rate bonds keep their original coupons until they mature. As higher-cost borrowing replaces older debt, interest takes a larger share of tax revenue and national output, leaving less room for public services, investment, tax cuts or support during a downturn.

A rate increase does not automatically mean default or insolvency. The eventual effect depends on the country’s debt structure, refinancing calendar, economic growth, inflation, real interest rates, primary budget balance, currency and access to investors.

How higher borrowing costs reach the government budget

Existing fixed-rate bonds do not reprice immediately

A government bond normally promises a fixed coupon. If investors subsequently demand higher yields, the coupon on bonds already outstanding generally does not change. The immediate effect is therefore concentrated in new issuance and in debt that reaches maturity and must be rolled over.

The OECD describes this timing in Global Debt Report 2025: “Even sharp increases in borrowing costs have a limited immediate impact, as they affect interest payments only through the refinancing or refixing of maturing debt and new issuances.” A country with a long average maturity can therefore take years to feel the full effect of a sustained rate increase. A country that relies heavily on short-term, floating-rate or frequently reset debt can see the impact much sooner.

New bonds lock in higher payments

When market yields rise, a newly issued bond must offer investors a higher return, either through a larger coupon or a lower issue price that produces the required yield. Every bond issued at that level locks the higher payment into the budget for its lifespan. If yields later fall, the government cannot normally erase that cost without refinancing the bond, and refinancing may involve fees or unfavorable market conditions.

Variable-rate and inflation-linked debt can transmit changes faster

Floating-rate loans and securities reset according to a reference rate, so their interest expense can increase soon after market rates move. Inflation-linked debt can also generate larger nominal payments when the index used for principal or coupons rises. The exact pass-through depends on the contract and on how much of the debt is exposed to each mechanism.

Why interest expense reduces fiscal room

Interest is paid before a government can use the remaining budget for discretionary priorities. As the interest bill rises, officials generally face some combination of spending restraint, higher taxes or other revenue measures, reduced investment, a larger primary deficit, or additional borrowing. If adjustment is delayed, the debt stock can grow faster, creating still more interest expense.

The relevant burden can be measured against gross domestic product, government revenue or total expenditure. Interest equal to the same percentage of GDP can be much harder to manage in a country with a narrow tax base than in one with high and stable revenue. Likewise, a country may tolerate a large debt ratio if its maturity is long and investor demand is dependable, while a lower-debt country can face acute stress if much of its debt matures within months.

Indicator Reported figure Qualification
Gross government borrowing About USD 17 trillion in 2025; around USD 18 trillion projected for 2026 OECD aggregate estimate and projection
Refinancing requirement USD 13.5 trillion in 2025 Close to 80% of OECD gross borrowing in that year
Outstanding sovereign bonds USD 61 trillion in 2025; projected at 85% of GDP in 2026 OECD countries combined, not a global total
Interest expenditure 3.3% of GDP in 2025 OECD aggregate, near the prior decade’s 3.4% peak
Fixed-rate debt maturing One-third of the stock outstanding at end-2025 due in 2026–2028 OECD aggregate maturity profile
Yield gap Ten-year market yields about 2 percentage points above yields on maturing bonds each year since 2023 OECD observation of the market conditions described in its analysis

These figures show why the budget effect accumulates: a large refinancing pipeline gives higher yields repeated opportunities to replace cheaper debt. They are not a universal timeline or a country-specific estimate.

Debt sustainability depends on four interacting variables

The IMF identifies four central ingredients of debt sustainability: the primary balance, real economic growth, the real interest rate and the starting debt level. The relationship is more informative than looking at a nominal bond yield alone.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Primary balance

The primary balance is the budget balance before interest payments. A primary surplus can be used to pay interest without issuing as much new debt. A primary deficit requires borrowing even before the interest bill is counted, so higher rates compound an existing financing need. Governments can improve the primary balance through revenue increases, spending reductions or stronger economic activity, although each choice has distributional and growth consequences.

Real growth

Debt is often assessed relative to GDP. If real output grows quickly, the economy and its tax base can expand faster than the debt burden. Weak or negative growth has the opposite effect: revenue may stagnate while social spending rises, making the same interest bill more difficult to absorb.

Real interest rates

A nominal yield includes expected inflation. The real interest rate is the financing cost after accounting for inflation and is the rate used in debt-dynamics analysis. A country can face high nominal yields but a less severe real burden if inflation is also high; however, inflation can raise indexed obligations, weaken purchasing power and prompt investors to demand still higher yields. What matters for sustainability is the interaction between the real rate and real growth, not either number in isolation.

Starting debt level

Higher debt means that even a small increase in the average interest rate applies to a larger principal. A heavily indebted country therefore has less tolerance for adverse rate movements than a country with a small debt stock, all else equal. Debt level alone still does not determine solvency: maturity, currency, investor base and fiscal credibility affect how much of the stock must be refinanced and at what price.

Why long-term market yields can rise

A central bank’s policy rate is one influence, but it is not the only determinant of a government’s borrowing cost. Investors price expected future policy rates, expected inflation, compensation for holding a long-maturity security (the term premium), the amount of bonds supplied, demand from banks and other investors, and the perceived risk of fiscal or political instability.

The OECD’s recent aggregate analysis attributes higher term premia and steeper yield curves to factors including elevated issuance, weaker structural demand for long-term bonds and higher risk perceptions. IMF analysis likewise notes that persistently loose fiscal policy can put upward pressure on yields, particularly when inflation is high and investors question longer-term debt sustainability.

This means a government can face rising long-term borrowing costs even if the central bank has not just raised its overnight rate. Conversely, credible fiscal plans, stronger growth prospects or renewed investor demand can lower longer-term yields without an immediate change in policy rates.

The refinancing calendar determines the speed of the shock

Long average maturity

With long-maturity fixed-rate debt, only the portion maturing each year is exposed to current yields. The government receives time to adjust its budget or wait for market conditions to improve. The trade-off is that long-term borrowing may carry a higher rate than short-term borrowing when the yield curve is upward sloping.

Short maturity and large rollover needs

Short-term debt must be replaced frequently. A rate increase can therefore pass through to interest payments within months, and investors may become concerned that the government must return to the market repeatedly. Rollover risk is the possibility that refinancing is unavailable or prohibitively expensive when a large volume comes due.

Currency composition

Debt issued in the country’s own currency can, in extreme circumstances, be supported by domestic monetary institutions, although that may create inflation or currency risks. Foreign-currency debt cannot be paid with newly created domestic currency; depreciation can make the principal and interest more expensive in local-currency terms. The same increase in an international yield can consequently have very different effects depending on the currency mix.

Rate type and indexation

Analysts should separate fixed, floating and inflation-linked obligations, then map each type to its reset or maturity date. A headline average interest rate can conceal rapid exposure in one segment and very slow pass-through in another.

Possible effects beyond the central government

Higher borrowing costs for households and companies

Sovereign bonds often serve as reference points for loans in the same currency. When their yields rise, banks and companies may face higher funding costs, although the size and timing differ by borrower and market. Mortgage rates, business investment and consumer credit can weaken, reducing demand and tax receipts. Those secondary effects can make fiscal adjustment harder.

The sovereign–bank connection

Banks commonly hold government securities and may depend on the government during a crisis. If falling bond prices weaken bank balance sheets, the state may need to provide support. But a heavily indebted government has less capacity to do so, and a rescue can increase its borrowing needs. The IMF describes this as a possible sovereign-bank feedback loop, not an inevitable result of every rate increase.

Public investment and long-run growth

When interest consumes more of the budget, capital projects are often easier to postpone than wages, pensions or legally required transfers. Cutting productive investment can weaken future growth, which in turn makes the debt ratio harder to stabilize. Governments may instead raise taxes or reduce current services; the macroeconomic effect depends on which measures are chosen and how quickly they are implemented.

How governments can respond

Improve the primary balance

Authorities can phase in revenue measures, broaden the tax base, control lower-priority spending or reform programs whose costs are rising faster than revenue. A credible multi-year plan can reduce the risk premium, but abrupt austerity during a recession can damage growth and worsen the debt ratio.

Manage issuance and maturity

Debt managers can vary the mix of maturities, currencies and instruments, build cash buffers and smooth the redemption profile. Issuing shorter debt may reduce the rate paid at the time of sale, but it exposes the budget to more frequent refinancing and greater rollover risk. Extending maturity can provide insurance against future rate spikes, though investors may demand a higher term premium for that protection.

Use fiscal credibility to protect market access

Transparent budgets, realistic economic assumptions, reliable statistics and an independent debt-management framework can help maintain investor confidence. None guarantees low yields, but credibility can prevent a temporary market move from becoming a self-reinforcing loss of access.

Support growth without relying on optimistic forecasts

Policies that raise productivity, labor-force participation or private investment can improve the denominator of the debt ratio. Forecast gains should be treated cautiously: borrowing on the assumption of permanently higher growth leaves the budget exposed if the growth does not materialize.

A practical framework for comparing countries

The same increase in yields cannot be translated into one universal fiscal cost. For a country-level assessment, examine the following dimensions together:

Question What to examine Why it matters
What debt reprices first? Fixed versus floating rates, inflation indexation, local versus foreign currency Shows how quickly market rates reach interest payments
How much must be refinanced? Maturities over the next one to three years, gross financing needs and the gap between current yields and maturing-bond yields Measures near-term exposure to expensive rollover
Can the budget absorb the bill? Debt-to-GDP, interest-to-revenue, interest-to-GDP, primary balance and revenue stability Indicates available fiscal room
Is the economy growing faster than the real rate? Real growth, inflation expectations and the real interest rate Determines whether the debt ratio is likely to stabilize or rise
Who provides the funding? Domestic banks, pension funds, foreign investors and official lenders Reveals sensitivity to capital outflows and domestic financial stress
What happens if markets close? Cash reserves, contingent credit, central-bank arrangements and emergency financing access Shows resilience to a rollover shock

These comparisons should use consistent definitions and dates. OECD aggregates cannot be treated as country forecasts, and a nominal yield should not be substituted for a real rate without an inflation adjustment.

What higher borrowing costs do not prove

  • They do not mean every outstanding bond becomes more expensive immediately. Fixed coupons generally remain unchanged until maturity or a contractual reset.
  • They do not prove imminent default. Solvency depends on growth, primary balances, real rates, debt size, currency and market access.
  • They do not have a fixed effect size. The result depends on the amount and timing of refinancing and on how far current yields exceed the rates being replaced.
  • They do not always reflect only monetary policy. Inflation expectations, supply, demand, term premia and fiscal-risk perceptions can move yields independently.
  • They do not affect all countries alike. Two governments with the same debt-to-GDP ratio can have very different maturity, currency and investor profiles.

How to interpret a new rate increase

  1. Identify the rate that moved. Distinguish the central-bank policy rate, a short-term government bill rate and a long-term bond yield.
  2. Map the debt stock. Record fixed, floating and indexed debt; currency; average maturity; and the amount maturing each year.
  3. Estimate the pass-through. Apply the new yield only to new borrowing and the share that is refinancing or resetting, rather than to the entire outstanding stock.
  4. Check the fiscal starting point. Compare interest costs with revenue and GDP, then include the primary balance and likely growth.
  5. Test market access. Consider investor concentration, foreign-currency exposure, cash buffers and the government’s ability to postpone or restructure issuance.
  6. Look for feedback effects. Assess whether higher yields could weaken banks, reduce private investment or lower growth enough to increase the debt ratio.
