Cash-market investing means buying or selling the actual asset at its current price. Futures and options instead give you contractual exposure to an asset or to a futures contract. A futures contract creates obligations for both sides and is supported by performance margin. An option buyer pays a premium for a right, not an obligation, while an option writer accepts contractual duties. Those differences affect ownership, capital, leverage, expiration, settlement and the possibility of losses beyond the money posted initially.
The three markets in plain language
Cash-market investing
The cash market is the market for the actual cash commodity or other underlying asset. Its cash, or spot, price is the price for the asset delivered through customary channels. When you buy an asset in this market, you generally acquire ownership (or a direct claim on the asset) and pay the full purchase price, subject to the product’s normal settlement rules.
Owning the asset gives you exposure to its price and, where applicable, its income, use or physical possession. A share investor, for example, owns shares rather than a contract promising a future transaction. A buyer of a physical commodity may have storage, insurance and delivery responsibilities that a derivatives trader does not.

Futures trading
A futures contract is an agreement to buy or sell a specified amount of an underlying commodity at a future date, with the contract terms and price fixed when the agreement is made. Exchange-traded futures are standardized, and clearing arrangements place a clearing house between the two sides of the trade.

The contract is not the same thing as owning the commodity today. Most futures positions are closed by an offsetting trade before delivery. Contracts that reach expiration may provide for physical delivery, while others are cash-settled. The exact contract specification controls the amount, delivery location or reference price, final trading date and settlement method.
Options trading
An option gives its buyer a right, but not an obligation, to buy or sell the underlying asset or, in the case of a commodity-futures option, a futures contract at a specified price under stated terms. The buyer pays a premium for that right. An option can expire without being exercised, in which case the buyer can lose the premium paid.
The seller, or writer, takes the other side of the contract. The writer has an obligation if the buyer exercises or if the contract is cash-settled according to its rules. Writers may have to post collateral, and their loss exposure is different from that of a long-option buyer. “Options have limited risk” is therefore incomplete unless it specifically refers to a buyer of a long option and the premium paid.

| Question | Cash-market purchase | Futures contract | Long option | Option writer |
|---|---|---|---|---|
| What do you hold? | The asset or a direct claim to it | A standardized contract tied to the underlying | A contractual right tied to an asset or futures contract | A contractual obligation if exercised or settled |
| Is there an obligation? | The purchase or sale settles under the cash market’s rules | Both sides have contractual performance duties, subject to offset and settlement rules | No obligation to exercise | Yes; the writer must perform under the contract |
| What is paid initially? | The purchase price, plus applicable costs | Initial margin, which is performance collateral rather than a down payment | A premium, plus applicable costs | Collateral or margin requirements that vary by contract and broker |
| Can losses exceed the initial amount? | Usually the asset’s value can fall substantially; borrowing or other arrangements can add risk | Yes. Daily losses can require additional funds and can exceed initial margin | The premium can be lost; other obligations can arise from the position or related strategy | Potentially substantial losses, depending on the contract and whether the position is covered |
| Does it expire? | The asset itself generally does not expire merely because it was bought | Yes, under the contract’s final trading and settlement terms | Yes; time to expiration affects value | Yes, under the option’s terms |
The table describes broad mechanics, not a promise that every product behaves identically. Contract terms, broker rules, asset class and jurisdiction can change the details.
What happens when you trade futures
Standardization and clearing
An exchange-traded futures contract specifies the underlying, contract quantity, delivery or reference point, trading months, minimum price movement and settlement procedure. Standardization allows positions to be offset in an organized market. Clearing reduces direct counterparty exposure by making the clearing house the counterparty to each side, subject to the clearing system’s rules and protections.

Margin is a performance bond, not ownership equity
To open a futures position, a trader posts initial margin. It is collateral intended to support performance; it is not a partial payment that buys a proportional ownership stake in the commodity. The required amount varies by contract, market conditions, exchange and broker.
Futures are marked to market daily. Gains and losses are credited or debited as the contract’s value changes. If the account falls below the maintenance-margin level, the broker can require additional funds, reduce the position or close it under its agreement. A trader may therefore need to supply cash quickly even without selling the underlying asset. The CFTC warns that losses can exceed the initial deposit.
Offset, delivery and cash settlement
A long position can normally be offset by selling the same contract month; a short can be offset by buying it back. Many traders close positions this way before the delivery period. If a position remains open, the contract may require physical delivery or cash settlement. Cash settlement transfers the financial difference instead of the commodity, but it does not remove price, liquidity or expiration risk.
What happens when you trade options
Calls, puts and exercise
A call generally gives the buyer a right to buy at the specified strike price, while a put generally gives the buyer a right to sell. The contract may instead concern a futures position, so the result of exercise can be a futures position rather than delivery of the commodity. Read the contract specification before assuming what exercise produces.
An option’s market value can change with the underlying price, remaining time and other contract factors. As expiration approaches, the possibility of an option expiring worthless becomes central. The buyer can choose not to exercise when doing so is uneconomic, but the premium is not refunded merely because the option was unused.

Buyer and writer exposure
For a long option, the premium is the clearly defined amount at risk from the option itself, before commissions and related positions. That does not make the strategy universally safe: the option can lose value rapidly, and the underlying asset can create additional risk in a spread, hedge or exercise position.

Collateral requirements can change as the market moves. A writer’s potential loss depends on whether the position is covered, the type of option, the underlying and the broker’s rules; it can be far larger than the premium received. Securities options and options on futures also have different regulatory and settlement details.
Why people use derivatives
Hedging a commercial exposure
Producers and consumers may use futures to reduce the effect of an unfavorable price move. A producer concerned about falling prices can take a position that tends to gain when the cash price weakens; a consumer worried about rising costs can use a position that tends to gain when prices rise. The hedge is designed around an existing exposure, delivery timing and the relevant contract.
A hedge does not guarantee a profit. The cash asset and derivative can move by different amounts, the timing can be imperfect, and margin calls or liquidity constraints can force changes at an inconvenient time. Basis risk, contract-month differences and settlement terms matter.
Speculation
A speculator seeks to profit from a price change without necessarily owning or producing the underlying asset. Futures and options can create large exposure with less money posted initially than a full cash purchase, but that is leverage—not a discount on the asset. A small market move can produce a large percentage gain or loss relative to the funds committed.

The CFTC describes commodity futures and options as volatile, complex and risky and says they are rarely suitable for individual retail customers. In a 2021 customer advisory, CFTC Market Participants Division Acting Director Amanda Olear warned that combining unfamiliar products and markets, leverage and anonymous advice can be a recipe for disaster.
Capital and loss: a worked comparison
Cash purchase
Suppose an investor buys an asset for $5,000 and pays in full. A 20% fall makes the position worth about $4,000 before costs. The investor still owns the asset and can continue holding it, sell it or use it according to its characteristics. If the purchase was financed with borrowing, interest and the lender’s rules add a separate layer of risk.
Futures position
Assume a futures contract gives exposure to a notional amount worth $5,000, while the broker requires a smaller, variable margin deposit. A 20% adverse move in the contract’s notional value would represent roughly a $1,000 loss, which could be a much larger percentage of the margin posted. Daily settlement can require the trader to add funds before expiration. The figures are illustrative; actual contract sizes and margin levels must be checked in the current specification.
Long option
Assume an option premium of $300 on a contract with terms that give exposure to the same general market. If the option expires worthless, the buyer can lose the $300 premium plus transaction costs. If the market moves favorably, the option may gain value, but the amount and timing depend on the strike, expiration, volatility and settlement rules. A writer of that option has a different payoff and collateral obligation.
Expiration, liquidity and settlement questions to answer first
- What exactly is the underlying? It may be a physical commodity, a security, an index or a futures contract.
- What is the contract quantity and multiplier? This determines the exposure behind each quoted price move.
- When is the last trading day? A position can lose liquidity or face special procedures as expiration approaches.
- Is settlement physical or cash? Physical delivery can create obligations involving location, quality, timing and storage.
- How is the position closed? Confirm the permitted offsetting transaction and the broker’s cutoff rules.
- What happens during a margin shortfall? Read when the broker can demand funds, liquidate positions or change requirements.
- How liquid is the market? A quoted price does not guarantee that a large order can be executed at that price.
U.S. regulation and the India-specific loss statistic
For U.S. commodity futures and commodity options, the Commodity Futures Trading Commission (CFTC) is the principal federal regulator, and firms handling customer funds or providing futures advice generally must register through the National Futures Association (NFA). Investor.gov advises checking registration and reading the required risk disclosures. These statements concern U.S. commodity markets; they should not be generalized to every country or to all securities options.

U.S. securities options have different regulatory and contract arrangements, including SEC oversight. The SEC’s investor education material emphasizes that option risks depend on market movement near expiration and on risks inherited from the underlying security. Verify the product, exchange, broker and jurisdiction before relying on a rule that applies to another market.
A Securities and Exchange Board of India (SEBI) investor-education page reports that nine out of ten individual traders in India’s equity futures-and-options segment incurred net losses during fiscal years 2018–19 and 2021–22. That statistic is specific to India, individual traders and the stated study periods; it is not a universal probability for every derivative or a current-year forecast.
A practical decision checklist before opening a position
- Identify the exposure. Write down whether you need ownership, a price hedge or a speculative position.
- Read the contract specification. Confirm quantity, strike or futures price, expiration, trading hours, settlement method and exercise procedure.
- Calculate the worst plausible cash demand. Include premium, initial and maintenance margin, variation payments, commissions and the possibility of forced liquidation.
- Test the exit. Decide how and when you would offset, exercise, roll or close the position, and what happens if liquidity disappears.
- Check authorization and registration. Use the regulator and exchange resources for your jurisdiction, and read the broker’s risk disclosure before funding the account.
- Reject anonymous certainty. A promise of guaranteed returns, urgency or advice that ignores leverage and margin is a warning sign.
Common misconceptions
“Margin means I bought the asset cheaply.”
No. Futures margin is collateral for a leveraged contract. It does not give you ownership of the commodity and does not cap the amount you can lose.

A long buyer can lose the entire premium, and the overall strategy may add exercise, hedge or underlying-asset risk. An option writer has a separate and potentially much larger obligation.
“A futures hedge removes all price risk.”
A hedge targets a particular exposure. Mismatched quantities, dates, locations, contract specifications, liquidity and margin requirements can leave meaningful risk.
“All options and futures settle the same way.”
Some contracts deliver physically, some settle in cash, and many futures positions are offset before delivery. Securities options and options on futures are not interchangeable products.
Bottom line
Cash-market investing gives you the asset at its current market price. Futures give you a leveraged, time-limited contract with obligations, daily settlement and possible margin calls. Options give a buyer a conditional right in exchange for a premium, while the writer accepts the corresponding obligation. Choose among them only after matching the instrument to your objective, jurisdiction, ability to fund adverse moves and understanding of expiration and settlement.
