Duration risk is the risk that changing interest rates will alter an investment’s value. For a fixed-rate bond, a higher yield usually means a lower price, and the bond’s modified duration estimates the percentage change. A bond with a modified duration of 6, for example, would be expected to lose about 6% when its yield rises by one percentage point, before allowing for convexity and other effects.
Stocks can also behave like “long-duration” assets when much of their expected cash flow lies far in the future. But a stock has no single, standardized duration equivalent to a bond’s modified duration. Earnings growth, inflation, equity risk premiums, leverage and valuation multiples can reinforce or offset the effect of a rate move.
Why interest rates affect investment prices
A bond’s price is the present value of its future coupons and principal repayment. Discounting those payments at a higher market yield reduces their present value. The SEC summarizes the relationship plainly: “market interest rates and bond prices move in opposite directions.” The reverse generally holds when rates fall.

The difference is that a bond’s contractual cash flows are usually known in advance, while a company’s earnings and distributions are uncertain and can change when the economy or interest rates change.

Duration risk is therefore about timing as well as rates. Cash flows arriving many years from now are more sensitive to a change in the discount rate than cash flows arriving soon. That is why, all else equal, a long-maturity, low-coupon bond carries more duration risk than a short-maturity, high-coupon bond.
Bond duration: the measures investors use
Macaulay duration: the timing of cash flows
Macaulay duration is the present-value-weighted average time at which a bond’s cash flows are received. Each coupon and the final principal payment receives a weight based on its share of the bond’s current value. A zero-coupon bond has Macaulay duration equal to its maturity because all cash arrives at the end. A coupon-paying bond has a shorter duration because some value is received earlier.
Duration normally falls as a bond approaches maturity. Its coupon, yield and payment schedule also matter: lower coupons and lower yields generally produce higher duration for bonds with the same maturity.

Modified duration: an estimate of price sensitivity
Modified duration converts Macaulay duration into an approximate percentage price response to a change in yield:
Percentage price change ≈ −modified duration × change in yield
Use decimal yield changes in the calculation. If modified duration is 6 and yield rises 0.01 (one percentage point), the first-order estimate is a 6% price decline. If yield falls one percentage point, the estimate is a 6% gain. This is a local, linear approximation—not a guarantee of the actual return.

The estimate refers to a parallel change in the relevant yield and assumes the bond’s expected cash flows do not change. It does not by itself include credit-spread movements, trading costs, taxes or defaults.
Convexity: improving the estimate for larger moves
Bond prices do not move in a perfectly straight line as yields change. Convexity measures the curvature of the price-yield relationship. For a plain, option-free bond, positive convexity usually means the price gains from a rate decline are somewhat larger than the duration-only estimate, while losses from an equal rate increase are somewhat smaller.
Convexity becomes more important as the yield move gets larger or as the bond’s cash flows are spread over a longer period. A duration-plus-convexity calculation is more informative than duration alone for a large shock, but it still depends on the assumed yield curve and cash flows.
Effective duration and key-rate duration
Some securities change their expected cash flows when rates move. Callable bonds may be redeemed early when borrowing becomes cheaper; putable bonds give the holder a right to sell back; mortgage-backed securities can experience changing prepayments; and convertibles combine bond and equity features. For these instruments, effective duration estimates sensitivity by revaluing the security after a small rate increase and decrease while allowing the cash flows to change.
Key-rate duration separates sensitivity by maturity point on the yield curve. A portfolio can be relatively insensitive to a parallel shift yet vulnerable to a steepening, flattening or isolated move at a particular tenor. Key-rate measures identify where that exposure sits instead of compressing the entire curve into one number.

| Bond characteristic | Typical effect on duration | Reason |
|---|---|---|
| Longer maturity | Higher | More value is received farther in the future. |
| Lower coupon | Higher | Less cash is returned early through coupons. |
| Lower yield | Higher | Distant cash flows receive relatively greater present-value weight. |
| Approaching maturity | Lower over time | The final payment is nearer and fewer future payments remain. |
| Embedded call, put or prepayment feature | Can change materially | Rate changes can alter the timing or amount of cash flows. |
These relationships describe interest-rate sensitivity, not total investment risk. A short-duration corporate bond can still lose value if its issuer’s credit spread widens or defaults. Inflation, liquidity and currency exposure can also dominate a small change in government yields.

Price risk, reinvestment risk and your holding period
A fixed-rate bond produces return from three sources: coupon and principal payments, the rate at which coupons can be reinvested, and any gain or loss if the bond is sold before maturity. Rising rates hurt the bond’s market price but improve the rate available for reinvesting coupons. Falling rates do the opposite.
Those two rate effects can offset over a particular investment horizon. When the holding period equals the bond’s Macaulay duration, price risk and coupon-reinvestment risk are approximately balanced under the assumptions used to calculate duration. This does not make the investment risk-free: credit events, yield-curve changes, taxes and the need to sell early can break the balance.
The distinction is especially important for funds. An individual bond held to maturity can return its contractual principal if the issuer pays as promised, although its market value fluctuates along the way. A bond fund generally has no single maturity date for the investor. The fund continuously sells, buys and rolls holdings, so its net asset value is marked to market and its duration remains an ongoing exposure.
How much could a bond fund fall when rates rise?
Start with the fund’s published effective or average modified duration. For a small, parallel shift, multiply duration by the yield change and put a minus sign in front. A fund with duration 4.5 would have an initial estimate of a 4.5% decline if its relevant yields rose one percentage point.
- Find the right duration measure. Use effective duration when the fund owns securities with options or changing cash flows; use modified duration for straightforward fixed cash flows.
- Define the rate shock. A 0.25 percentage-point move is 0.0025 in the formula; a one-point move is 0.01.
- Calculate the first-order estimate. Multiply duration by the decimal change in yield and apply the negative sign.
- Adjust your expectations. Convexity, non-parallel yield-curve moves, credit spreads, trading flows and fees can make the realized result different.
- Check the horizon. Coupon income and reinvestment at the new rates affect total return after the initial price move.
For example, duration 4.5 and a 0.25-point rise imply approximately −1.125% before convexity and other factors. That figure is a sensitivity estimate, not a promised one-day return.
Are long-term bonds always riskier than short-term bonds?
They usually have more interest-rate risk because their duration is generally higher. A long-term bond can, however, have a different credit quality, liquidity profile or inflation exposure than a short-term bond, so “riskier” depends on the risk being measured.

Investors who must sell soon face more mark-to-market risk from a long-duration holding. Investors who can hold a high-quality individual bond to maturity may care more about issuer solvency and reinvestment opportunities. A fund investor cannot assume that a stated maturity range creates a fixed holding period; duration changes as securities roll down the curve and as the manager trades.
Why growth stocks can act like long-duration assets
A growth company’s valuation may rely on profits expected many years ahead. Discounting those distant cash flows at a higher rate can reduce today’s valuation substantially, which is why high-valuation growth shares often react sharply to changes in real yields or policy expectations.
Equity duration is not a single observed statistic. Analysts may refer to:
- Cash-flow duration: the weighted-average timing of expected corporate cash flows. Growth stocks generally have later expected cash flows than value stocks.
- Dividend-discount duration: a duration derived from a particular dividend-growth and discount-rate model. The result changes when the assumptions change.
- Total interest-rate sensitivity: an empirical or model-based estimate that includes how rates affect earnings, inflation, risk premiums, financing costs and valuation multiples.
CFA Institute research emphasizes that a stock’s total rate sensitivity reflects both discount-rate changes and the way inflation or real-rate changes affect earnings growth. Those operating effects can make total equity sensitivity substantially shorter than a traditional dividend-discount duration. As the institute puts it, “For equities, however, duration is only one of several factors describing risk.”
Bonds and stocks: the important differences
| Risk dimension | Fixed-rate bonds | Stocks |
|---|---|---|
| Cash-flow certainty | Coupon and principal are contractual unless the issuer defaults or an option changes the schedule. | Earnings, dividends and buybacks are uncertain and can change with business conditions. |
| Sensitivity measure | Modified, effective and key-rate duration are standard tools. | Cash-flow or dividend-discount duration is model-based; total rate sensitivity includes other channels. |
| Convexity and optionality | Option-free bonds have measurable convexity; calls, puts, mortgages and convertibles alter duration. | Operating, financing and strategic options affect cash-flow timing and valuation. |
| Holding period | Holding an individual bond to maturity can reduce concern about interim price swings if the issuer pays. | There is no contractual maturity that guarantees recovery of a quoted market price. |
| Other major risks | Credit spread, default, liquidity, inflation and currency risk. | Earnings, leverage, valuation-multiple, inflation, equity-risk-premium and liquidity risk. |
A rate shock can therefore push a bond and a stock in the same broad direction while producing very different magnitudes—or can produce opposite results if earnings expectations, inflation or risk appetite move at the same time.
What the historical evidence does—and does not—say
A CFA Institute digest summarizing Clifford S. Ang (2018) reported that low cash-flow-duration stocks earned 1.10% per month more than high cash-flow-duration stocks in that study sample. This is a historical, sample-specific result, not a forecast and not proof that choosing one duration group will produce the same premium in another period.

How duration fits into a portfolio
Do not look only at the duration of the bond sleeve. A portfolio’s effective exposure can differ materially once equities, liabilities and cash flows are included. A pension plan with long-dated liabilities may use long-duration bonds to hedge liability sensitivity even though those bonds are more volatile when rates move. A household saving for a near-term expense may prefer shorter duration to reduce the chance of a forced sale after a rate increase.
Useful portfolio checks include:
- Compare asset duration with the timing of the spending need or liability.
- Separate government-rate duration from credit-spread duration.
- Review key-rate exposures instead of relying only on one average number.
- Test both parallel and non-parallel yield-curve shocks.
- Include equity cash-flow timing, leverage and valuation assumptions rather than assigning stocks a bond-style duration without explanation.
- Recheck duration after large market moves, portfolio turnover or changes in callable and mortgage holdings.
Common mistakes and how to avoid them
Treating duration as a guaranteed return
Duration predicts a small price response under stated assumptions. It does not forecast total return, which also includes coupons, reinvestment, spreads, defaults, fees and taxes.
Using maturity as a substitute for duration
Two bonds with the same maturity can have different durations because their coupons, yields and embedded options differ. Use the reported duration measure instead of inferring sensitivity from maturity alone.

If rates change the expected cash flows, use effective duration and effective convexity. A static modified-duration calculation can materially misstate the response.
Assuming a stock’s duration is stable
Equity duration changes when prices, growth forecasts, payout policies, inflation expectations, leverage and discount-rate assumptions change. Always name the definition and assumptions behind an equity-duration figure.
Ignoring the yield curve
A one-point rise at the two-year maturity is not the same shock as a one-point rise at the 30-year maturity. Key-rate duration helps show which part of the curve matters to the holding.
Quick Recap
A practical checklist before taking interest-rate exposure
- Identify whether the exposure is an individual bond, a bond fund, an equity portfolio or a liability hedge.
- Record the appropriate duration measure and its date.
- Run a small parallel-rate scenario using the duration formula.
- For larger scenarios, add convexity and test curve twists.
- List credit, liquidity, inflation, currency and optionality risks separately.
- Match the exposure to the date when the money is needed.
- For equities, document whether the estimate is cash-flow duration, dividend-discount duration or total rate sensitivity.
