Investors should treat due diligence as an evidence-gathering process, not a pitch review. Before committing capital, reconcile management’s story with primary financial records, ownership documents, customer evidence, contracts, intellectual-property records, regulatory requirements and the exact security terms. The goal is to identify what is verified, what conflicts, what is missing and what could cause a permanent loss.

Private-company investments can be highly speculative and difficult to sell. Set your own risk limits first, then use a documented, independent review process that ends in a clear decision: invest on defined conditions, renegotiate, defer until issues are resolved or walk away.

1. Set your investment mandate before reviewing the company

Suitability comes before enthusiasm. Define the purpose of the investment, the maximum amount you can lose, your time horizon, liquidity needs, preferred stage and sector, and the percentage of your portfolio you are willing to place in an illiquid private security. FINRA’s investor guidance says to establish goals, risk tolerance and when you expect to need access to funds before assessing an opportunity’s risks and vulnerabilities.

Assume that a private-company investment may lose all of its value and may have no active resale market. If a loss would affect rent, taxes, emergency reserves or near-term obligations, the opportunity does not fit your mandate regardless of its growth claims.

Create a written go/no-go policy

  • Set a maximum position size and a maximum tolerable loss.
  • Specify the evidence required before you will issue a term sheet or sign a subscription agreement.
  • Define which findings automatically stop the review, such as fabricated records, unresolved ownership of core IP or an inability to explain the capitalization table.
  • Decide which matters require advice from a lawyer, accountant, tax adviser or other specialist.

2. Verify the company, the people selling the deal and the offering

Confirm the company’s exact legal name, entity type, formation jurisdiction, registration status and operating subsidiaries. Identify every issuer, selling shareholder, broker, platform or other intermediary involved. Obtain the offering memorandum or equivalent disclosure, subscription or purchase agreement, investor-rights documents and all risk disclosures.

Confirm the legal basis for the sale

Determine whether the securities are registered or offered under an exemption, and which jurisdiction’s rules apply. If the deal relies on accredited-investor status, understand the applicable verification standard. SEC Regulation D guidance says that an investor merely checking a box is not enough, by itself, to satisfy the reasonable-belief or reasonable-steps-to-verify requirement.

Ask who is responsible for verifying eligibility, what records support that conclusion and whether any resale restrictions apply. Do not send funds until the wiring instructions, escrow arrangements and receiving account have been independently confirmed through a trusted contact.

Check the promoters and intermediaries

Investor.gov advises checking the people promoting an investment even when you know them personally. Verify identities, roles, licenses where required, employment history, credentials and disciplinary or regulatory records. A polished deck, a familiar introduction or a company news release is not independent verification.

3. Build a request list and data-room index

Use a numbered request list and mark every item verified, inconsistent, missing or not applicable. Keep the version and date of each document so later changes are visible. The following set covers the records normally needed to test a private-company investment.

Area Documents or evidence to request Questions the evidence should answer
Corporate records Formation documents, amendments, board and shareholder minutes, registers and written consents Who controls the company, and were prior issuances and approvals authorized?
Financial records Current balance sheet, income statement, cash-flow statement and statement of shareholders’ equity What does the company own, owe, earn, spend and retain?
Ownership Fully diluted capitalization table; option, warrant and convertible-note records Who owns each class, in what quantity and at what price after all potential dilution?
Commercial evidence Material customer and supplier contracts, invoices, pipeline reports and customer references Are revenue, retention, pricing and commitments real and enforceable?
People and IP Employment and contractor agreements, invention assignments, option plans, IP registrations and licenses Does the company own what it sells, and can key people leave with critical knowledge?
Risk and compliance Debt documents, security interests, leases, insurance, litigation notices, privacy and cybersecurity policies, licenses and permits Could a claim, lien, breach or missing approval impair value or block the transaction?
Offering terms Term sheet, purchase agreement, investor-rights agreement, side letters and risk factors What rights, restrictions, preferences and obligations attach to the security?

4. Reconcile the financial statements and capitalization

Test the financial statements

Request the latest balance sheet, income statement, cash-flow statement and statement of shareholders’ equity, together with the periods used in the pitch. Reconcile reported cash to bank statements where available, revenue to invoices and contracts, payroll and taxes to filings, and debt and accounts payable to lender and vendor records. Investigate unexplained differences rather than accepting management’s adjusted figures.

Analyze revenue quality, gross margin, operating expenses, monthly burn, debt maturities, overdue payables and customer concentration. Separate recurring revenue from one-time transactions, signed contracts from unsigned pipeline and collected cash from booked sales. Ask which accounting policies, estimates or non-recurring adjustments materially affect the numbers.

Demand a fully diluted cap table

SEC Small Business Advocacy Office guidance says investors will expect a capitalization table that clearly reflects ownership interests. Require a fully diluted table listing common and preferred shares, options, warrants and convertible notes, with each holder, class, quantity, price and transaction date. Tie every line to an issuance document, board approval or conversion schedule.

Check whether promised options, advisor grants, unissued pool increases, warrants and note discounts are included. A headline percentage can change substantially when these instruments convert or when a new option pool is created before a financing.

5. Model runway, financing needs and use of proceeds

Ask how much the company is raising, because SEC guidance identifies that as one of the first questions investors may hear and ask. Compare the requested amount with current cash, monthly burn, committed expenses and the timing of the next milestones. Management should explain how proceeds will advance the business, not merely extend operations.

Stress-test the operating plan

Build cases for slower sales, lower margins, delayed hiring, higher infrastructure or compliance costs and a further financing round. For each case, calculate when cash runs out, which milestones are missed and whether emergency financing would dilute existing holders or create senior claims.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Base case: management’s stated assumptions, with every driver documented.
  • Downside case: slower customer acquisition, longer sales cycles and lower conversion.
  • Severe case: an unplanned cost increase or financing delay that requires immediate cuts.

Ask what measurable milestones the new capital is expected to achieve and what management will do if those milestones are missed. A plan that cannot connect spending to milestones is not a usable financing model.

6. Test the market, product, customers and competition

Validate the customer problem and willingness to pay

Ask who uses the product, who approves a purchase, what budget pays for it and how long implementation takes. Review pricing history, discounts, renewal terms, churn, retention and cohort behavior. Speak with customers or obtain independently verifiable references where confidentiality permits; do not rely solely on testimonials selected by management.

Challenge market-size assumptions

Rebuild the addressable market from identifiable customer segments, realistic prices and an attainable sales capacity. Distinguish a broad industry estimate from the portion the company can serve with its current product, geography, distribution and regulatory permissions.

Map competitors and substitutes

Compare direct competitors, internal alternatives, switching costs, distribution access and the durability of the claimed advantage. Determine whether the moat is protected by proprietary technology, data, contracts, network effects, regulatory approvals or simply being early. UK government investor-readiness guidance notes that investors scrutinize market opportunity, customers, competitive advantages, traction, team capability, governance and sector realities.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

7. Investigate founders, employees and governance

Verify founders’ identities, employment histories, credentials, references, prior exits and failures, conflicts of interest, litigation, regulatory sanctions and time commitments. A prior failure is not automatically disqualifying; concealment or inconsistent explanations are more serious.

Review employment and contractor agreements, invention-assignment clauses, compensation, option-plan terms, vesting schedules and restrictive covenants. Confirm that every person who created core technology assigned the relevant rights to the company. Assess key-person exposure, succession plans, board composition, meeting practices and the information rights investors will receive.

8. Complete legal, intellectual-property, privacy and regulatory review

Have counsel inspect formation and board records, material customer and supplier contracts, debt and security interests, leases, insurance, pending or threatened litigation and settlement obligations. Search for liens and consent requirements that could block a financing, change of control or assignment of a major contract.

Confirm ownership and usability of IP

Review patent, trademark and copyright registrations, invention assignments, licenses, contractor agreements and open-source software compliance. Identify third-party restrictions, copyleft obligations, expired registrations and dependencies that would be difficult to replace.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check data and sector obligations

Examine privacy notices, data-processing agreements, cybersecurity controls, incident history, breach notifications, licenses, permits and sector-specific regulation. Determine whether the company can legally collect, transfer and monetize the data its model assumes. Unresolved ownership, consent or compliance defects can impair value or prevent closing.

9. Read the security terms and model future dilution

Identify the security being sold and every right attached to it. Review liquidation preference, participation, conversion mechanics, anti-dilution protection, dividends, voting and consent rights, information rights, pro-rata rights, transfer restrictions, redemption, drag-along and tag-along provisions, and side letters.

Model outcomes under plausible future rounds, option-pool increases, down rounds and convertible-note conversions. Show proceeds to each class in an exit, a down round and a no-new-financing scenario. Check whether senior preferences could leave common holders with little or nothing even when the company is sold for a substantial amount.

Ask how an investor could obtain liquidity. Private securities may have no active resale market, and transfer restrictions, rights of first refusal or company consent can make a secondary sale impractical.

  • Unlicensed professionals or identities that cannot be confirmed.
  • Exaggerated credentials, unverifiable partnerships or inconsistent biographies.
  • “Risk-free,” guaranteed-return or urgency claims.
  • Pressure to invest immediately, sensational testimonials or instructions not to consult advisers.
  • Unsolicited requests for personal data or payment by credit card, gift card, overseas wire or a personal account.
  • Refusal to provide primary records, a complete cap table or time to review the documents.

One red flag warrants a documented pause. Several unresolved red flags should stop the investment until an independent explanation and evidence are available. Unsolicited emails, message-board posts and company news releases should never be the sole basis for an investment decision.

11. Turn findings into decision gates

Maintain an issue log that records the question, evidence requested, response, owner, materiality and deadline. Separate routine cleanup from findings that change value, control, legality or the probability of a future financing.

Possible outcomes for material findings

  • Condition precedent: require a missing assignment, consent, filing or repayment before closing.
  • Revised valuation or terms: price the verified risk through valuation, liquidation preference, escrow or indemnity.
  • Governance protection: seek information, consent, pro-rata or board rights when monitoring is essential.
  • Defer: wait for a defined milestone or independent record, with no commitment of funds.
  • No investment: walk away when evidence is unreliable, core ownership is unclear or the downside cannot be bounded.

Use qualified legal, tax, accounting and financial professionals for issues beyond your expertise. Their role is to test records and explain consequences, not to replace your judgment about suitability, valuation or risk.
