A credit-rating downgrade can make a company’s future borrowing more expensive, but it does not automatically reset every bond coupon or bank-loan rate. Bond investors may demand a wider spread over a benchmark yield, while banks may increase a negotiated loan spread, reduce commitments, shorten maturities or tighten other terms. The size and timing of any change depend on what the market already expected, the borrower’s finances, benchmark rates, the lender’s balance sheet and the wording of each financing agreement.

The rating announcement is often a lagging signal rather than the starting gun. Credit markets can reprice a company as soon as deteriorating cash flow, leverage or liquidity becomes apparent. A downgrade can still matter sharply when it crosses an investment-grade boundary or activates a contract trigger.

What happens when a company’s credit rating is downgraded?

A downgrade indicates that a rating agency now assesses the issuer or a particular debt issue as having greater credit risk than before. For a company seeking new debt, the practical effect is usually a higher risk premium: investors or banks require more compensation for the possibility of delayed payment or default. That premium is added to a benchmark rate, such as a government yield or a floating reference rate.

There is no universal number of basis points for a downgrade. A one-notch move can have little additional effect if investors expected it and the company’s bonds had already widened. Conversely, an unexpected downgrade, a severe deterioration in fundamentals or a move below investment grade can affect both price and availability of financing.

Financing What may change What does not change automatically
New corporate bond The credit spread demanded over the benchmark, investor demand, issue size or maturity The benchmark yield itself; the rating does not guarantee a particular coupon
Outstanding fixed-rate bond Trading price and market yield; liquidity and refinancing prospects The contractual coupon, unless the bond terms contain a specific adjustment or event trigger
Bank loan Pricing-grid spread, commitment size, maturity, collateral, covenants or renewal terms An existing rate, unless the loan agreement permits or requires a reset

An issuer rating and a bond issue rating are related but not identical. A secured bond, subordinated note or loan can receive a different rating because recovery prospects and structural priority differ. Read the rating for the instrument being financed as well as the company’s general issuer rating.

How a downgrade affects corporate bonds

New bonds: benchmark yield plus credit spread

Investors normally compare a corporate bond’s yield with a relevant benchmark of similar currency, maturity and interest-rate risk. The difference is the credit spread. If the spread widens while the benchmark is unchanged, the issuer must offer a higher yield to sell a new bond, which raises its interest cost. If benchmark yields rise at the same time, the company’s all-in coupon can increase even when the rating-related portion is stable.

Market demand, issue size, maturity, currency, security and the company’s relationship with investors also influence the price. A downgrade can reduce the pool of eligible buyers or require a larger concession at issuance, but it does not mechanically determine the final coupon.

Outstanding fixed-rate bonds: price moves, coupon usually does not

A fixed-rate bond already in investors’ hands generally keeps its contractual coupon after a rating change. If investors now require a higher yield, the bond’s secondary-market price falls until its yield matches the new required return. The company does not pay the lower market price as an immediate cash expense, but the mark-to-market loss affects investors and the higher market yield matters when the company refinances or issues additional debt.

Floating-rate notes can behave differently because their coupons reset against a reference rate plus a contractual spread. A rating action may affect the traded spread or activate a documented pricing adjustment, but the agreement controls. A downgrade can also make a planned refinancing more difficult even before an existing bond matures.

Do bond yields go up after a downgrade?

Often, yes, but the announcement is not a reliable before-and-after experiment. If the downgrade contains new information, investors may sell the bonds, prices may fall and yields may rise. If the deterioration was already visible, most of that move may have occurred earlier. If the downgrade is less severe than feared, spreads can even narrow after the announcement.

A Reserve Bank of Australia event study of Australian-dollar corporate bonds from January 1990 through July 2003 found that spreads for downgraded bonds rose by more than 10 basis points over the announcement day and the following day. Upgraded bonds’ spreads narrowed by about 3.5 basis points over the same two-day window. These are historical averages for that sample, not a forecast for a current issuer or a universal response. See the Reserve Bank of Australia’s 2004 analysis.

Broader interest rates can dominate the rating signal. In a global corporate-bond sample, an AEA Papers and Proceedings study by Julia Bevilaqua, Galina Hale and Eric Tallman found that sovereign yields explained more variation in corporate yields than corporate ratings, both across bonds and over time. When sovereign yields were high, ratings were less important overall; their importance increased for borrowers in advanced economies. The result does not provide a single percentage applicable to every bond. The study is available through the American Economic Association.

How a downgrade affects bank loans

Loan pricing is negotiated, and contracts matter

Bank loans commonly price as a benchmark rate plus a negotiated spread. The spread may sit in a pricing grid tied to leverage, a public rating or another financial test. A rating change can therefore increase the margin, but only if the loan documents provide for that adjustment or the lender and borrower renegotiate at renewal, amendment or refinancing.

Non-price terms can be just as important as the interest rate. A bank may reduce the committed amount, shorten maturity, require more collateral, add covenants, increase fees or decline to renew a facility. A downgrade can also affect letters of credit, revolvers and borrowing-base availability. Whether any of these outcomes occurs depends on the lender’s credit assessment, capital position, relationship with the borrower and the agreement’s definitions and cure periods.

What the US supervisory evidence found

A Bank for International Settlements study using a comprehensive US supervisory dataset of individual corporate loans reported that downward rating adjustments increased loan spreads by about 40 basis points. The same adjustments reduced committed loan sizes and maturities. Upward adjustments had much weaker opposite effects, indicating an asymmetric response.

The effects were stronger for smaller, riskier and less well-capitalized banks; borrowers with poorer credit quality; and non-guaranteed loans. Those findings describe the study’s population and period, not an automatic repricing rule for every company. An existing loan changes only when its documents or a lender decision allow it. The study is summarized in BIS Working Paper 747, published September 28, 2018.

Will a bank raise a company’s loan rate if its rating falls?

It may, but check the agreement before assuming it will. Look for a pricing grid, rating-based margin ratchet, default or material-adverse-change language, collateral provisions, mandatory-prepayment clauses and cross-default definitions. Some facilities use the lower of two agency ratings, a specific issuer rating or a financial-ratio test. A downgrade that does not meet the contract’s trigger may leave the current spread unchanged while still affecting a renewal or a new facility.

The bank can also reprice risk without a public rating action if cash flow, leverage, liquidity, industry conditions or collateral values deteriorate. Conversely, a strong relationship, guarantees or high-quality collateral may limit the immediate effect. The relevant question is not simply whether a rating changed, but which contractual and credit variables changed with it.

Why the market often moves before the announcement

Rating agencies evaluate information that debt investors and banks may already be monitoring. Earnings warnings, lost contracts, rising leverage, refinancing pressure or weaker liquidity can widen spreads before an agency publishes a downgrade. Investors may also anticipate a watch-list action or a change in outlook.

In staff observations published July 15, 2020, the U.S. Securities and Exchange Commission noted that debt-capital costs reflect many financial and non-financial conditions and that rating actions generally lag changes in debt costs. The SEC wrote: “Indeed, most of the credit spread widening for downgraded issuers occurs before the downgrade.” This is an observation about market behavior, not a promise that every issuer follows the same path. Read the SEC staff observations.

After the announcement, the incremental move can therefore be small, large or even reversed. To assess causality, compare the timing of the company’s news, bond spread, share price, credit-default indicators where available, benchmark yields and the agency action. A same-day yield increase cannot be attributed entirely to the rating if rates or risk premiums were rising across the market.

Why an investment-grade downgrade matters

Investment-grade debt can be separated from speculative-grade debt by investor mandates, index rules, regulatory treatment and internal risk limits. Crossing that boundary can reduce the number of eligible buyers, increase required yields and make dealers less willing to hold inventory. The effect can be larger than the information in a one-notch move because the investor base itself may change.

Labels differ by agency and framework. On S&P Global Ratings’ scale, BBB− is the lowest investment-grade rating; a rating below it is speculative grade on that scale. Do not apply that label to every agency without checking its definitions, and do not treat an issuer rating as the rating of every bond issue. S&P explains its scale and issuer analysis in its 2021 framework explainer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A downgrade that remains within investment grade can still raise spreads, trigger mandates tied to a particular notch or reduce flexibility. A downgrade from investment grade to below investment grade can additionally force sales by restricted investors, change index eligibility and increase collateral or financing requirements. The actual result depends on the bond’s governing documents and the rules followed by the company’s lenders and investors.

Why the effect varies from one company to another

  • Expectation: A widely anticipated downgrade may already be reflected in spreads; a surprise action can cause a sharper adjustment.
  • Fundamentals: Leverage, cash flow, profitability, liquidity, refinancing needs and industry prospects determine the underlying probability of loss.
  • Benchmark and macro conditions: Sovereign yields, central-bank policy, inflation, recession risk and market-wide risk appetite move the all-in borrowing rate independently of the rating.
  • Instrument structure: Senior secured, senior unsecured, subordinated, guaranteed and collateralized debt can have different spreads and ratings.
  • Lender capacity: A smaller or less-capitalized bank may react more strongly than a large, well-capitalized lender, as the BIS evidence indicates.
  • Relationship and alternatives: A core banking relationship, guarantees, cash balances or access to bond markets can affect renegotiation power.
  • Contract triggers: Pricing grids, covenants, collateral tests, maturity dates and renewal rights determine whether a public rating action changes an existing facility.
  • Rating boundary: Crossing an investment-grade line can alter the eligible investor pool and market segmentation.

How to interpret headline basis-point estimates

Basis points are useful only with their study design attached. One basis point is one-hundredth of a percentage point, but estimates from different instruments, countries and periods are not interchangeable.

Estimate Study context How to use it
About 40 basis points BIS, 2018; US supervisory corporate-loan data; downward rating adjustments; spreads increased while commitments and maturities fell An empirical result for those loans, not a quote for every borrower
More than 10 basis points Reserve Bank of Australia, 2004; Australian-dollar bonds; average widening over announcement day and following day after downgrades A historical event-study average, not a current forecast
About 3.5 basis points narrower Reserve Bank of Australia, 2004; same sample and two-day window after upgrades Evidence that upgrades and downgrades can be asymmetric
Sovereign yields explained more variation than ratings AEA Papers and Proceedings, 2020; global corporate-bond yield sample A comparative finding; no universal percentage was reported

For a live financing decision, obtain current market quotes and read the company’s bond prospectus or loan agreement. Historical averages cannot substitute for an issuer-specific spread, and they should not be added mechanically to today’s benchmark rate.

A practical checklist for assessing a downgrade

  1. Identify the exact rating action. Record the agency, old and new grade, outlook or watch status, and whether the rating is for the issuer or a particular issue.
  2. Check the boundary. Determine whether the move crosses the investment-grade line used by the relevant investors, index or regulator.
  3. Separate new and existing debt. Estimate the effect on planned issuance, then separately review the market price and yield of outstanding fixed-rate bonds.
  4. Read the financing documents. Search for rating-based pricing, leverage grids, collateral tests, mandatory prepayment, covenant and cross-default provisions.
  5. Measure the benchmark move. Compare the company’s spread with the relevant sovereign or swap benchmark and with peers, rather than looking only at the all-in yield.
  6. Reconstruct the timeline. Place earnings, guidance, refinancing news, outlook changes and the formal downgrade on one timeline to see what the market likely anticipated.
  7. Assess liquidity and alternatives. Review cash, revolver availability, maturities, committed amounts, collateral and access to other lenders or markets.
  8. Model scenarios, not one point estimate. Test a higher spread, a smaller commitment, a shorter maturity and a delayed refinancing, while keeping benchmark-rate assumptions separate.

This process distinguishes the information effect of a rating from the broader credit and interest-rate forces that determine the company’s actual cost of funds.

Bottom line for borrowers and investors

A downgrade is a warning that can increase a company’s cost and reduce the availability of bond or bank financing, especially when it is unexpected or crosses an investment-grade threshold. Bond investors express the change mainly through spreads, prices and yields; banks can change both spreads and loan terms. Existing contracts, market expectations, benchmark rates, lender capacity and the borrower’s fundamentals decide how much of that risk becomes a real cash cost.
