The price-to-sales (P/S) ratio can help compare companies when earnings are volatile or negative, but it cannot tell you whether sales are profitable, how debt affects the equity, or whether reported revenue is comparable. Treat it as one valuation measure—not a verdict—and read it alongside margins, growth, capital structure, and revenue-recognition disclosures.
What the P/S ratio measures—and what it leaves out
The P/S ratio compares a company’s equity market value with its sales. Because sales are generally more stable than earnings and do not turn negative, the ratio can still be calculated for a company reporting a loss. That makes P/S potentially useful when earnings-based multiples are difficult to interpret.
Its apparent simplicity is also its main limitation: the ratio measures the market value assigned to each dollar of sales, not the profit or cash the company earns from those sales. CFA Institute’s 2026 curriculum reading, “Market-Based Valuation: Price and Enterprise Value Multiples”, identifies cost-structure differences, loss-making companies, and revenue-recognition practices among P/S’s weaknesses.
Why sales do not tell you whether a company is profitable
Two businesses can report the same sales and produce very different profits. One may have lower production costs or operating expenses and retain more of each sales dollar; the other may have thin margins or be losing money. P/S does not capture that distinction directly.

As a result, a lower P/S is not proof that a stock is undervalued. It may instead reflect weak margins, persistent losses, or risks that the sales multiple does not show. A higher P/S may be more defensible when a business converts sales into profit more effectively, although the multiple must still be considered alongside its other drivers.
Check margins, not just the multiple
Compare gross, operating, or net margins to see how each company turns revenue into profit. Choose measures that suit the comparison and examine them consistently across the peer group. If the companies have meaningfully different cost structures, their P/S ratios may not be directly comparable even when their reported sales are similar.

Why growth and required return affect a justified P/S
P/S is not an arbitrary market label: its fundamental drivers include profit margin, growth rate, and required rate of return, according to CFA Institute. A company with stronger growth prospects or better margins may warrant a different sales multiple from a slower-growing, lower-margin peer. The return investors require also affects what they are willing to pay.
This means a peer comparison should ask whether the companies have similar growth prospects and whether sales growth is sustainable. A simple ranking from lowest to highest P/S cannot answer those questions. Nor does a high growth rate alone establish that a multiple is justified; the analysis still needs to account for profitability and the required return.

How capital structure can distort company comparisons
P/S puts equity market value in the numerator, while sales reflect the operating business before claims from debt and equity holders. Companies with different debt and cash positions can therefore be hard to compare using P/S alone. The multiple may reflect differences in financing as well as differences in the businesses’ operating prospects.
For comparisons where capital structures vary, CFA Institute describes enterprise value-to-sales (EV/sales) as conceptually preferable. Enterprise value, rather than equity value, is used in the numerator, making it more suitable for comparing businesses with different financing mixes. EV/sales does not solve every valuation problem: it still compares value with sales, so it does not show how much profit those sales generate.

Why reported revenue may not be comparable
The denominator matters as much as the numerator. Revenue-recognition practices can affect reported sales, so accounting differences may make two companies’ revenue figures less comparable than they first appear. CFA Institute also warns that revenue-recognition practices may be subject to manipulation.

Before relying on P/S, review the companies’ accounting policies and revenue-recognition disclosures. Look for differences that could affect when or how sales are reported. If the sales measures are not comparable, the resulting ratio comparison may be misleading even if the arithmetic is correct.

A practical framework for comparing P/S ratios
Use P/S as a starting point, then test whether the businesses and their reported figures are genuinely comparable. Work through these checks before drawing a valuation conclusion:
- Match the businesses and periods. Prefer companies with similar business economics, and compare sales using consistent periods and definitions.
- Compare profitability. Review gross, operating, or net margins to understand how much of each sales dollar becomes profit.
- Assess growth prospects. Consider whether sales growth is sustainable and whether the companies have similar outlooks.
- Review financing. Compare debt and cash positions. If capital structures differ materially, consider EV/sales as a more appropriate comparison measure.
- Inspect revenue quality. Review accounting policies and revenue-recognition disclosures for differences that could affect reported sales.
- Interpret the multiple in context. A low P/S is not automatically cheap, and a high P/S is not automatically excessive; margins, growth, and required return all matter.
What P/S can—and cannot—establish
P/S can show how equity market value compares with reported sales, including for companies whose earnings are negative. On its own, it cannot establish whether those sales are profitable, whether revenue is recognized comparably, or whether differences in debt make a peer comparison sound. Its useful role is therefore limited but real: it is one lens for valuation, best interpreted with profitability, growth, capital structure, and revenue quality in view.
