Stablecoins are crypto assets designed to hold a relatively stable value against a reference asset, most often the U.S. dollar. A dollar-pegged token aims to trade near $1 through some combination of reserves, minting and redemption rules, collateral management, automated liquidation and market arbitrage. The peg is a target supported by those mechanisms and by confidence in the issuer or protocol—not an unconditional promise that the token can never fall below or rise above one dollar.
What a stablecoin is—and what “stable” means
The U.S. Securities and Exchange Commission’s Division of Corporation Finance described a stablecoin in 2025 as “a type of crypto asset designed to maintain a stable value relative to a reference asset, such as USD or another fiat currency, or a commodity like gold, or a pool or basket of assets.” In practice, dollars dominate: the International Monetary Fund reported in 2025 that 97 percent of stablecoin issuance was dollar-pegged.
A stablecoin is therefore not the same thing as a dollar in a bank account. It is a blockchain token whose market value is intended to track a reference value. The token may be transferable around the clock, used in decentralized applications or held on an exchange, while the assets supporting it sit with an issuer, a custodian or in a smart contract. Whether a holder can exchange it for exactly $1 depends on the design, the holder’s eligibility, the issuer’s operating and banking access, available liquidity and the legal terms.

The three main stablecoin designs
Fiat- or reserve-backed stablecoins
A reserve-backed issuer accepts dollars or dollar-equivalent assets from an authorized customer and creates, or mints, tokens. The issuer aims to maintain reserve value at least equal to the tokens in circulation. On redemption, the issuer receives the tokens, removes them from circulation (usually by burning them) and pays out dollars or the agreed equivalent.

Reserves can include bank deposits, short-term U.S. Treasury bills, overnight reverse repos and other liquid instruments. The IMF’s 2025 analysis described a reserve profile for USDC consisting of 40 percent short-term U.S. Treasury bills and 45 percent overnight reverse repos collateralized by U.S. Treasuries, with most of the remainder in deposits and other reserve assets. That is a dated composition, not a permanent specification; reserve mixes can change.
Direct minting and redemption are often limited to institutional or otherwise authorized customers. Retail holders commonly obtain these tokens through exchanges and other secondary markets. Consequently, a retail trader’s ability to exchange a token for $1 may depend on the market venue rather than on a direct contractual redemption right.
Crypto-collateralized stablecoins
In a crypto-collateralized system, a user locks volatile crypto assets in a smart contract and receives fewer stablecoins than the collateral’s current market value. The excess collateral—often called overcollateralization—provides a buffer against price swings. If the collateral ratio falls below a required threshold, automated or partially automated processes sell collateral and remove the associated stablecoins from circulation.

DAI is commonly used as an example of a crypto-collateralized dollar stablecoin, whereas USDC and USDT are generally presented as reserve-backed tokens; the exact collateral and redemption terms still need to be checked for the particular issuance and jurisdiction.

Algorithmic or undercollateralized stablecoins
Algorithmic designs attempt to move a token toward its target by changing supply, offering incentives or issuing related tokens instead of holding enough external reserve assets to cover every coin. The backing asset can be endogenous to the same system. The Federal Reserve has warned that this arrangement can create a feedback loop: declining confidence lowers token prices, which prompts more issuance or selling, which can weaken confidence further.
Because the mechanism depends heavily on expectations, liquidity and continued participation, an algorithmic coin can be more exposed to a run than a design with readily verifiable, liquid reserves. “Algorithmic” does not by itself identify a single method; governance rules, collateral, redemption promises and emergency controls differ from one protocol to another.
How a reserve-backed coin tries to stay at $1
Primary issuance and redemption
The core accounting goal is straightforward: the value of eligible reserves should be at least equal to the number of tokens outstanding. Issuance adds tokens and corresponding reserve assets. Redemption removes tokens and pays the claimant. In a well-functioning system, this creates a primary-market price of $1 for participants who satisfy the issuer’s requirements.

The Federal Reserve summarized the responsibility this way in 2024: “At a high level, the stablecoin issuer is responsible for ensuring that the number of tokens issued on the blockchain is no greater than the dollar value of the issuer’s ‘off-chain’ reserves.” The statement describes the intended relationship; it does not establish that every issuer has identical reserves, legal obligations or redemption speed.

Secondary-market arbitrage
Most users trade on secondary markets. Arbitrage links those market prices to the primary $1 conversion when access, liquidity and confidence are available:
- Below $1: An eligible participant buys the token at a discount, redeems it for $1 and keeps the difference before costs. The redeemed tokens leave circulation, reducing supply and tending to push the market price upward.
- Above $1: An eligible participant mints tokens at $1 and sells them at the higher market price. The additional supply tends to pull the price down toward the target.
Arbitrage is not a magic floor. It requires functioning banking rails, an issuer that honors redemptions, adequate reserve liquidity, an accessible primary market, exchange liquidity and enough time for a trade to settle. If any of those links breaks, a token can remain away from $1 even when its issuer says reserves exist.
How crypto-collateralized and algorithmic pegs adjust
Collateral ratios and liquidation
A crypto-collateralized protocol sets a minimum collateral ratio. For example, a position might require substantially more than one dollar of volatile collateral for each dollar of stablecoin debt; the exact ratio is a governance parameter, not a universal standard. As collateral prices change, an oracle updates the position’s value. Falling below the threshold can trigger liquidation, in which collateral is sold and debt is repaid or the related stablecoins are removed.
Liquidation protects the system only if the oracle is reliable, the smart contract functions, buyers are available and the blockchain processes transactions quickly enough. A rapid market crash can leave too little collateral, while network congestion or an oracle error can delay corrective action.

Supply incentives in algorithmic systems
Algorithmic systems may expand or contract supply, adjust rewards or exchange the stablecoin for another token in an effort to restore the target price. These actions depend on traders believing that the promised future value will be available. If the companion or backing token is also falling, attempts to create more of it can increase selling pressure rather than restore confidence. That reflexive dynamic is why undercollateralized designs carry pronounced run risk.
What can make a stablecoin lose its dollar peg?
| Risk | What happens | Why the price can move |
|---|---|---|
| Reserve impairment or opacity | Holders doubt that reserves are sufficient, liquid or legally available. | They sell or redeem at once, overwhelming normal liquidity and arbitrage. |
| Restricted or delayed redemption | Primary conversion is unavailable, limited to certain customers or slowed by banking and compliance processes. | Secondary-market buyers cannot reliably capture the $1 difference, so a discount can persist. |
| Thin market liquidity | Order books or pools cannot absorb large trades. | Relatively small orders move the quoted price substantially. |
| Collateral crash | Volatile collateral loses value faster than positions can be adjusted. | The system becomes undercollateralized, and liquidations may realize losses. |
| Liquidation or oracle failure | A smart contract, price feed or blockchain process fails or is delayed. | Bad positions remain open or are closed at prices that do not cover the debt. |
| Reflexive algorithmic design | Falling confidence lowers the value of an endogenous backing asset. | More issuance or selling reinforces the decline in a potential death spiral. |
| Operational, legal or governance failure | An issuer, custodian, administrator or protocol cannot carry out its stated controls. | The economic promise may not translate into an enforceable or timely conversion. |
A brief quote of $0.99 on an exchange is not automatically a permanent failure; trading fees, withdrawal limits, chain congestion or a temporary imbalance can explain a small deviation. A sustained discount, inability to redeem, rapidly falling collateral or evidence that reserves are unavailable is more serious.
How the major categories compare
| Comparison point | Reserve-backed | Crypto-collateralized | Algorithmic or undercollateralized |
|---|---|---|---|
| Main backing | Bank deposits, Treasury bills, reverse repos and other reserve assets held off-chain. | Volatile crypto locked in smart contracts, normally worth more than the issued stablecoins. | Supply rules, incentives and sometimes a related endogenous token, with insufficient external reserves. |
| Who controls issuance | An issuer and its authorized minting customers. | A protocol and users who lock collateral. | Smart contracts, governance and market participants. |
| Primary conversion | Issuer redemption may be at $1 but can be restricted by eligibility, jurisdiction or processing. | Repayment and collateral withdrawal follow protocol rules rather than an issuer’s bank transfer. | Conversion depends on the system’s incentives and the value of its backing mechanism. |
| Main peg support | Reserve coverage plus minting, redemption and arbitrage. | Overcollateralization, price oracles and automatic liquidation. | Supply adjustments and confidence in future incentives. |
| Centralization exposure | Issuer, banks, custodians, reserve managers and legal arrangements. | Protocol governance, oracle providers, smart contracts and blockchain infrastructure. | Governance, code, market makers and the endogenous backing asset. |
| Key failure mode | Reserve, banking, legal or redemption-access problem. | Collateral crash, oracle error, contract exploit or failed liquidation. | Confidence run and a self-reinforcing decline in the backing token. |
Are stablecoins backed by real dollars?
Sometimes, but “backed” needs a precise qualification. A reserve-backed coin may be supported by bank deposits, Treasury bills, reverse repos and other dollar-denominated or dollar-linked assets rather than a separate dollar bill for every token. The relevant questions are whether the assets are sufficient, liquid, segregated or otherwise available, and whether holders have a clear right to redeem them.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesA crypto-collateralized coin is backed by crypto rather than by a dollar reserve, and its collateral value changes continuously. An algorithmic coin may hold little external collateral at all. Looking only at a token’s name or its $1 trading price does not answer which structure applies.

What happens when a stablecoin trades away from $1?
Small, temporary deviation
On a liquid market, a few cents of movement can reflect fees, a sudden order imbalance, a chain transfer delay or a difference between venues. Arbitrageurs may close the gap when they can buy, transfer and redeem at lower total cost than the price difference.
Persistent discount or premium
A persistent discount indicates that the market is assigning value to immediate liquidity below the stated target, or that traders doubt redemption, reserves or collateral. A premium can occur when demand for settlement liquidity exceeds available issuance. Neither condition is cured merely by restating the target; the underlying access and balance conditions must work.
Severe depeg
In a severe event, holders may rush to exit, exchanges may widen spreads or suspend transfers, and redemptions may be queued or restricted. Reserve-backed coins face a race to obtain liquid assets. Crypto-collateralized systems face rapid liquidations. Algorithmic systems can experience the reflexive feedback loop described by the Federal Reserve. Recovery, if it occurs, depends on the actual assets, contracts, governance decisions and market liquidity—not on the label “stablecoin.”
A practical checklist for evaluating a dollar-pegged token
- Identify the design: Determine whether the token is reserve-backed, crypto-collateralized or algorithmic before assessing its price history.
- Examine reserve composition: Look for the asset types, maturity, custody arrangements and frequency of disclosures. A reserve percentage is meaningful only with its date and scope.
- Read redemption terms: Check who may mint or redeem, minimum sizes, fees, supported jurisdictions, settlement times and circumstances that permit suspension.
- Separate primary and secondary markets: Confirm whether your exchange purchase gives you any direct claim on the issuer or only a tradeable token balance.
- Check collateral rules: For a decentralized design, review minimum ratios, accepted collateral, oracle sources, liquidation penalties and what happens during network congestion.
- Assess liquidity: Compare spreads, trading volume, withdrawal availability and the number of venues on which the token can be exchanged.
- Consider operational and legal dependencies: Banks, custodians, administrators, smart contracts, governance voters and applicable regulations can all affect convertibility.
- Plan for a depeg: Know how to move the token, where redemption is available, what fees apply and which exposure you can afford to lose.
Why the $1 label should not be treated as a guarantee
The peg is an economic arrangement, not an insured bank deposit or a promise that every holder can always receive cash instantly. Reserve quality, one-for-one coverage, issuer operations, legal rights and market liquidity all matter for a reserve-backed coin. Collateral ratios, oracles, liquidation code and governance matter for a crypto-backed coin. Incentives and confidence dominate an algorithmic coin.
That distinction explains why two tokens with the same stated target can behave differently during stress. A token may remain close to $1 in ordinary trading while still exposing holders to redemption limits, counterparty risk, smart-contract risk or a run. The useful question is not simply “Does it trade at one dollar?” but “What specific mechanism would give me one dollar, who can invoke it, and what could prevent it from working?”
