Prediction markets are trading venues where people buy and sell contracts tied to a clearly defined future event. The contract’s price reflects the beliefs and actions of the traders who submit orders. In a simple binary example, a 40-cent price may be read as roughly a 40% market-implied chance when the contract’s settlement value is $1—but that is a signal from trading, not a guaranteed or scientifically calibrated probability.
The useful way to understand one is to follow the contract from its wording and trading rules through settlement. The resolution source, bid–ask spread, liquidity, fees, and regulatory framework can matter as much as the headline event.
What a prediction market actually trades
A prediction market lists contracts whose value depends on whether a specified event occurs. The event might concern an election result, an economic release, a weather threshold, a sports result, or another measurable condition. Participants take opposing positions through orders, and trading produces a price that changes as information and demand change.
The Commodity Futures Trading Commission (CFTC) describes these markets as information-aggregation vehicles. In its 2026 proposed rule, the agency wrote: “Prediction markets “function as information aggregation vehicles” because the contract prices will reflect the market participants’ aggregate beliefs regarding whether the events will occur.” The statement describes the economic idea behind the market; the document is a proposed rule, not a final regulatory change.

Many event contracts use a yes/no framing and are described as binary-payoff derivatives, but the exact payoff is set by the individual contract’s rules. A “Yes” position is not meaningful until you know what event qualifies, who determines the result, what evidence is accepted, and when settlement occurs.
In the United States, event contracts can be structured as swaps or futures. A venue offering such instruments to the general public may need to register as a Designated Contract Market (DCM) under the circumstances described in the CFTC proposal. Registration, availability and eligibility depend on the venue, instrument and jurisdiction.

How the market works from listing to settlement
- A venue writes the contract. It specifies the event, the possible outcomes, the trading period, the settlement date or trigger, and the authoritative resolution source.
- Orders enter an order book. Traders post bids to buy and asks to sell, or accept orders already available. The highest bid and lowest ask form the visible market at that moment.
- Trades match. When a buy and sell order agree on a price, the position changes hands. New information, changing expectations and order flow can move the price.
- Participants hold or exit. A trader can keep the position until settlement or, where the venue permits, sell it before the event is resolved. An early exit uses the then-current market price, which may be higher or lower than the entry price.
- The outcome is determined under the rules. The venue applies the named data source, official announcement or other resolution procedure. Timing, revisions and edge cases are handled according to the contract specification.
- The contract settles. The final outcome determines the settlement amount specified in that contract. A trader’s result depends on the settlement amount, entry and exit prices, fees and any spread—not simply on whether the headline sounded likely.
This sequence is why the wording is part of the product. Two contracts that appear to ask the same question can produce different results if they use different deadlines, sources or definitions.
How to read a contract price
The CFTC says, “A contract’s price reflects traders’ perceived probability of the event outcome.” In a contract with a $1 settlement amount, a 40-cent price is commonly interpreted as an approximately 40% market-implied probability. This is a convenient translation, not a promise that the event has a true 40% chance.
The price comes from people who choose to trade, not from a representative survey of the entire population. Their information, risk tolerance, objectives and willingness to provide liquidity all affect the quote. A trader may buy because of a private analysis, a hedge, a portfolio constraint or a short-term view rather than a belief that the quoted percentage is a long-run frequency.

Fees and the bid–ask spread also affect the conversion. If the best bid is 38 cents and the best ask is 42 cents, there is no single executable price for every participant. A person buying immediately pays the ask; a person selling immediately receives the bid. Thin markets can move sharply when a modest order consumes the available quotes.

Someone may accept a lower expected return to reduce another exposure, while a market maker may quote on both sides to earn the spread. For these reasons, treat the price as a continuously updated market signal rather than “the true odds.”
What the price tells you—and what it does not

A 2026 working paper, Prices, Probabilities, and Parlays: Systematic Bias in Sports Prediction Markets, analyzed 23 million moneyline trades and reported systematic interpretation problems in its studied sample of sports markets on Kalshi. The 23 million-trade figure belongs to that paper’s data and scope; it should not be generalized to every subject, venue or contract type. Its main lesson for a reader is to test whether a quoted price behaves like a calibrated probability before relying on it for a forecast.

Why contract wording and resolution rules matter
Before considering a price, read the contract specification. The headline is a shortcut; the rules are what settle the position.
Identify the exact event
Look for the precise subject, threshold, time window and geographic scope. “Will inflation fall?” is incomplete without a named measure, release, comparison period and cutoff. “Will a team win?” needs a competition, game, official result and treatment of postponements or forfeits.

Find the resolution source
The rules should name the government release, league record, official statement, recognized data provider or other source used to determine the outcome. Check whether the source can revise data and whether the contract addresses revisions after the initial publication.
Check timing and edge cases
Read the close time, event deadline, settlement timetable and procedures for cancellations, postponements, ties, missing data and contradictory reports. A position can be resolved differently from the everyday interpretation of the event if the specification uses a technical definition.
Confirm the settlement rule
Find the amount or formula paid for each outcome, the currency or unit, and any conditions that make a contract void or unavailable for settlement. Do not infer a universal payout from the words “Yes” and “No”; the individual rulebook controls.
Ask who can influence the outcome
Events involving a small number of people can be unusually sensitive to private information or direct intervention. The CFTC’s September 2026 staff advisory on “mention markets”—contracts about whether someone says or mentions words, appears at an event or interacts with another person—emphasizes that venues should analyze whether a contract is readily susceptible to manipulation. A contract that is easy for one participant to trigger may be a poor information signal even if its wording appears simple.

Order books, liquidity and getting out before settlement
Most order books show customer bids and asks in real time. The displayed depth indicates how much volume is available at nearby prices, not how much can be traded indefinitely. A wide spread raises the cost of entering and exiting; shallow depth increases the chance that a larger order receives several prices.

Regulated customers may often trade out of positions before settlement at current market prices, according to the CFTC. Early exit can reduce exposure to a pending announcement, but it also locks in the market’s current valuation. If the event has not been resolved, the exit price can differ substantially from the eventual settlement value.

- High liquidity: usually means more displayed orders and less price impact for a modest trade, though it does not eliminate risk.
- Low liquidity: can produce large gaps between bid and ask, partial fills and difficult exits.
- Fast-moving news: can make displayed quotes stale or cause rapid repricing before an order is filled.
- Fees: reduce the net result and can make a small apparent price advantage uneconomic.
U.S. oversight and what regulation does—and does not—provide
Under the U.S. framework described by the CFTC, event contracts fall within derivatives regulation. The 2026 Federal Register document is a proposal, so it should not be described as a final rule or as an already effective change. It explains circumstances in which a venue offering contracts to the public would register as a DCM and discusses how these products can aggregate beliefs through prices.
The CFTC says regulated exchanges and intermediaries are subject to examination and rules intended to promote market integrity and address misconduct such as manipulation and insider trading. Exchanges also have monitoring responsibilities. These requirements create a supervisory framework; they do not guarantee that every market is liquid, every resolution is uncontested or every trade will be profitable.
Access, permitted products, fees, taxes and state or national restrictions can change. A reader should check the current official terms of the specific venue and the rules that apply to their location rather than relying on a general explanation of U.S. regulation.

- Copy the full contract question. Remove the shorthand headline and record the event definition, deadline and geographic scope.
- Locate the resolution rules. Note the source, revision policy, tie or cancellation treatment and settlement date.
- Translate the quote carefully. If the settlement amount is $1, divide the quoted cents by $1 only as a rough market-implied signal; account for the bid–ask spread and fees.
- Inspect liquidity. Check the best bid, best ask, available size and recent trading activity. Decide how you would exit if the market moved against you.
- Separate information from incentives. Ask whether traders may be hedging, providing liquidity or reacting to a short-lived headline rather than estimating a long-run probability.
- Check the venue’s status and terms. Confirm registration, eligibility, costs and dispute procedures from current official documentation.
- Set a loss limit. A market can be wrong, manipulated, suspended or resolved according to a technical rule you overlooked.
Kalshi as an illustrative example
Kalshi can be used as an example of an event-contract exchange, not as a universal recommendation. Its company page says that it became a CFTC-designated DCM in 2020; that statement should be attributed to the company unless independently confirmed in the current CFTC registry. Current availability and user eligibility should be verified directly with the venue and the relevant regulator.

Common mistakes and how to avoid them
Calling the quote “the odds”
Use “market-implied probability” or “traders’ perceived probability.” This preserves the distinction between a traded price and a calibrated forecast.
Ignoring the spread
Quoting the last trade without mentioning the current bid and ask can make a market look easier to trade than it is. Report the side and size of the quote when precision matters.
Reading the headline instead of the rulebook
A contract can use a particular data release, deadline or definition that differs from ordinary language. Cite the exact specification when explaining what a market means.

The 23 million-trade sports analysis is evidence about its studied sample, not proof that every prediction market is biased in the same way. Topic, venue, liquidity and participant mix can change the relationship between price and outcome frequency.
Assuming regulation removes all risk
Oversight addresses conduct and operational duties, but traders still face losses, uncertain resolutions, changing quotes and the possibility of limited liquidity.
