Read a venture capital term sheet as a map of four outcomes: how much of the company you will own after closing, who receives money first in an exit, who can make or block major decisions, and what obligations apply before the financing closes. Price and headline valuation matter, but the capitalization definition, option-pool treatment, preferred-stock rights, anti-dilution formula, board provisions and closing conditions can change the result substantially.

A term sheet summarizes proposed financing terms. The enforceable rights normally appear in definitive documents such as the certificate of incorporation, stock purchase agreement, investors’ rights agreement, voting agreement and right-of-first-refusal and co-sale agreement. Use the term sheet to identify issues, then have qualified counsel model the economics and confirm which provisions, if any, are binding.

What a venture term sheet does—and does not—do

A term sheet records the principal terms an investor is proposing for a financing. It is not a substitute for the final charter and contracts. The National Venture Capital Association (NVCA) publishes model financing documents, but says each is a starting point that must be tailored to the company and transaction. Its templates are not legal advice for particular facts.

Do not assume every sentence has the same legal status. A document may make confidentiality, access to information, expenses or an exclusivity period binding while leaving the investment terms subject to definitive agreements, approvals and diligence. The term sheet should identify those sections clearly. Ask counsel to state in writing which provisions are intended to bind the parties, for how long, and under which law.

The evidence here is U.S.-focused. State corporate law, federal securities law, the company’s charter and the exact drafting control a particular deal.

1. Start with the financing math, not the headline valuation

Write down the proposed investment, price per share, pre-money valuation, post-money valuation and the capitalization definition used to calculate the price. Then rebuild the cap table from that definition. A valuation number by itself does not tell you the founder’s resulting percentage.

Term to inspect Question for the term sheet and counsel
Investment amount How much cash is committed at closing, and is any amount conditional, delayed or tranched?
Price per share What number of shares does the price buy, and are all classes and series treated consistently?
Pre-money and post-money Which capitalization is included before the investment, and does the stated post-money include the entire option-pool increase?
Option pool Is an existing pool counted before the investor’s purchase, and who bears dilution from a new pool?
Convertible securities How are SAFEs, convertible notes, warrants and other rights to acquire shares counted, and at what conversion assumptions?
Fully diluted definition Which issued, reserved, issuable or contingent shares are included in the denominator?

Model ownership immediately after closing for founders, employees, existing investors and the new investor. Run a second model for a plausible lower-priced financing. Include unissued option grants and every convertible instrument the definition captures. The SEC distinguishes common stock, preferred stock, SAFEs and debt as different startup securities; their rights and conversion mechanics can produce different outcomes.

How an option-pool increase changes dilution

If the term sheet requires the company to enlarge its employee option pool before the financing, that increase generally becomes part of the pre-money capitalization for pricing purposes. In that structure, existing holders absorb the pool increase before the new investor buys shares. If the pool is created after the investment, dilution is shared differently. The exact impact depends on the capitalization definition and the negotiated share counts, so calculate both cases rather than relying on a quoted percentage.

2. Map the liquidation preference and exit waterfall

Preferred stock can determine who is paid first when the company is sold, merged or liquidated. A “1x liquidation preference” means the preferred holder is entitled to receive an amount equal to one times the specified original investment before proceeds are distributed to common holders, subject to the exact charter language. It does not, by itself, tell you what anyone receives in every exit.

Identify the preference multiple, the securities covered, whether the preference is participating or non-participating, whether dividends accrue, and which transactions trigger payment. Ask counsel to calculate distributions at a low or moderate sale value and at a high sale value. A participating preference can allow the investor to receive the preference and then share in the remaining proceeds; a non-participating structure generally requires an election between the preference and conversion, but the documents control.

Waterfall feature Why it matters Question to ask
Preference multiple Sets the amount claimed before common participation. Is it 1x or another multiple, and is it based on invested cash or another defined amount?
Participation Determines whether preferred holders share again after receiving the preference. Is participation capped, uncapped or absent?
Accruing dividends Can increase the preferred claim over time. Do dividends accrue, compound or require a declaration?
Triggering events A merger or asset sale may be treated like a liquidation. Which sale, merger or similar transactions activate the preference?
Conversion right Lets preferred stock receive common economics when that is better. Who can elect conversion, and are there automatic-conversion thresholds?

The SEC notes that common stockholders are typically last in the liquidation preference. That is a general description, not a prediction of your company’s proceeds. A waterfall model should show the investor’s total payout and the amount left for common at each exit value.

3. Understand anti-dilution before agreeing that language is “standard”

Anti-dilution protection adjusts an investor’s conversion economics after certain later financings at a lower price. Find the adjustment formula, the triggering events, the securities covered and the exclusions. Exclusions may address employee grants, strategic issuances, acquisitions or other transactions, but the negotiated definition controls.

“Broad-based weighted-average” and “full-ratchet” are labels, not a substitute for the formula. Broad-based weighted-average language generally uses a wider capitalization base when calculating an adjustment, while full-ratchet language can reset the conversion price to the later lower issuance price. The number of shares issued, the price, the definition of outstanding securities and the exceptions can materially change the result. Have counsel run the actual clause through at least one down-round example and one excluded issuance.

  • Which financing price or event starts the adjustment?
  • Are SAFEs, notes, warrants, options and acquisition shares included in the calculation?
  • What issuances are expressly excluded?
  • Does the adjustment affect only conversion price, or also voting, dividend or redemption calculations?
  • When does the adjustment end or get waived?

The SEC identifies anti-dilution protection as an investor-protection category, but no single formula is universally best for founders or investors. Compare the ownership and control results under the exact proposed wording.

4. Separate board control, voting rights and protective provisions

A board seat, a board observer position and a veto over specified actions are different rights. Read the term sheet alongside the proposed voting agreement and charter provisions.

Governance right What it controls Details to verify
Board designation Who appoints and removes directors. Number of seats, classes, vacancies, removal rights and changes after future rounds.
Observer right Access to meetings and information without a vote. Confidentiality, exclusion for conflicts and whether the observer can attend executive sessions.
Quorum How many directors must attend for the board to act. Whether an investor designee’s presence is required.
Protective provisions Actions requiring preferred or investor consent. Issuing senior securities, changing charter rights, selling the company, borrowing, dividends, option-plan changes and related-party transactions.
Voting agreement How stockholders agree to vote for directors or other matters. Term, covered shares, enforcement and exceptions.

The SEC explains that common and preferred stock can carry different voting and economic rights. Confirm whether consent is required from a majority of preferred shares, a named investor, a class or a series. Also check whether an investor veto survives after the investor owns only a small percentage.

5. Review founder stock, vesting and transfer restrictions

Ask whether existing founder shares become subject to new vesting, repurchase or forfeiture terms. Define the treatment of unvested shares if a founder leaves, is terminated without cause, is terminated for cause or remains through a sale. “Acceleration” can be single-trigger or tied to a second event such as termination after a change of control; the exact definitions matter.

Transfer provisions can affect a founder’s ability to sell or give shares. A right of first refusal gives specified holders an opportunity to match a proposed transfer. A co-sale, or tag-along, right may let them participate in a founder sale. Confirm notice method, response deadlines, permitted transfers, trust and estate exceptions, and whether the company or investors exercise first.

6. Make the financing process explicit

Closing conditions

List every diligence, approval and delivery condition: board and stockholder approvals, satisfactory legal and financial diligence, intellectual-property assignments, updated capitalization records, regulatory consents and execution of definitive documents. A condition that is subjective or open-ended can delay funding even after the economics are agreed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Exclusivity and confidentiality

Separate process provisions from proposed investment terms. If exclusivity applies, specify its duration, the transactions covered, permitted discussions with other investors and the consequences of a breach. Have counsel confirm the intended binding effect and applicable law.

Tranched financings

If capital is released in stages, the term sheet should state each amount, date or milestone, the evidence required, who decides whether a milestone is met, cure periods and what happens if the milestone is disputed or delayed. NVCA’s October 2, 2025 update to five core model documents added mechanics for time- or milestone-based tranches, but the company still needs language tailored to its operations and bargaining position.

7. Apply AI-company diligence without assuming “AI standard terms” exist

There is no universally accepted AI-specific term-sheet clause set. Treat AI assets as company-specific diligence questions rather than as automatic financing terms.

  • Ownership: document ownership and assignment of model weights, source code, prompts, evaluation systems, training data and improvements.
  • People: confirm invention-assignment and confidentiality agreements for employees, contractors, founders and advisors who created code or datasets.
  • Licenses: review third-party model, data and software licenses for commercial use, redistribution, attribution, field-of-use limits and termination rights.
  • Customer and privacy constraints: identify restrictions on using customer data for training, retention, profiling or model improvement.
  • Security and export: map obligations that could limit deployment, access by foreign persons, hardware supply or cross-border data movement.
  • Evidence for investors: preserve a data and model provenance record so diligence claims can be verified.

These checks may affect representations, warranties, covenants or closing conditions even when they do not appear as a special “AI clause.”

8. Compare alternatives by outcomes, not labels

When investors offer different structures, compare them in one model and one governance matrix.

9. A founder’s term-sheet review checklist

  1. Copy the proposed investment, price, pre-money and post-money figures into a cap-table model.
  2. Write the capitalization definition word for word, including the option pool and every convertible security.
  3. Calculate ownership immediately after closing and under a lower-priced financing.
  4. Build an exit waterfall showing preference, participation, dividends, conversion and common proceeds.
  5. Put the anti-dilution formula and exclusions into example financing scenarios.
  6. List every board, observer, quorum, voting and protective-provision right.
  7. Mark founder vesting, repurchase, acceleration, transfer, right-of-first-refusal and co-sale terms.
  8. Identify binding process provisions, closing conditions, exclusivity periods and tranche milestones.
  9. Prepare an AI-asset diligence folder covering assignments, licenses, data provenance, privacy, security and export issues.
  10. Ask counsel to reconcile the term sheet with the proposed charter and financing agreements before signing.

10. Using NVCA models and SEC explanations responsibly

NVCA’s model-document page lists different revision dates rather than one universal version. As currently reported, the certificate of incorporation, stock purchase agreement and investors’ rights agreement include October 2025 revisions; the voting agreement was updated in June 2026; and the right-of-first-refusal and co-sale agreement was updated in April 2026. Check the page and download date before describing any template as current.

NVCA’s October 2, 2025 announcement said its five core model documents were updated to reflect legal developments and tranched-financing mechanics. The organization’s 2021 Enhanced Model Term Sheet v2.0 release described a historical dataset of more than 100,000 venture transactions, more than 40,000 investors and more than $1 trillion in combined assets under management. Those figures describe the dataset at that time; they are not current market benchmarks or proof that a proposed term is customary.

Use model documents and SEC educational materials to identify issues, not to replace transaction-specific advice. The final answer depends on the company’s capitalization, charter, contracts, state of incorporation, financing history and negotiated language.
