Total Portfolio Approach (TPA) and liability-driven investing (LDI) solve different problems. TPA is a whole-fund decision and governance framework: every holding is judged by how it helps the institution meet its combined return, risk, liquidity, resilience and long-term objectives. LDI is an asset-liability strategy: assets and hedges are selected so their value or market sensitivities behave more like the pension obligations they must fund.

They are not mutually exclusive. A defined-benefit (DB) pension scheme can use TPA to manage the complete portfolio while using LDI for interest-rate, inflation or other liability exposures. The right choice depends on liabilities, funding position, cash flows, liquidity, governance, data, skills and the institution’s ability to operate the strategy safely.

What is the difference between TPA and LDI?

Total Portfolio Approach

TPA evaluates investments in the context of the entire institution rather than treating asset classes as independent silos. The central question is not simply whether an asset class has an attractive expected return. It is whether a particular position, manager, hedge or source of leverage improves the fund’s ability to meet its objectives after considering its interactions with everything else the fund owns.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Those objectives normally span several dimensions:

  • long-term return needed to meet spending or benefit payments;
  • risk at the total-fund level, including concentration and tail losses;
  • liquidity for near-term commitments and unexpected cash needs;
  • resilience in stressed markets;
  • alignment with the institution’s horizon, mission and constraints.

The CFA Institute’s 28 July 2026 description calls TPA an integrated, goal-driven and dynamic framework. It also stresses that there is no single implementation model. Institutions adopt it to different degrees according to their objectives, governance and organisational capability. Strategic asset allocation (SAA) therefore remains appropriate for many organisations; adopting TPA is not a claim that a traditional policy portfolio is always wrong.

Liability-Driven Investing

LDI starts with the liabilities. For a DB pension plan, the present value of promised benefits changes as discount rates, inflation expectations, credit conditions, longevity assumptions and other factors change. Asset values do not automatically move in the same way. That mismatch creates liability-valuation and funding-ratio risk.

An LDI programme combines liability-sensitive assets—often high-quality bonds, interest-rate or inflation derivatives, or both—with growth assets selected to improve the plan’s expected performance relative to its liabilities. The Society of Actuaries’ 2019 benchmark model describes the goal as maximising asset performance relative to plan liability, not maximising asset return in isolation. Depending on the design, the programme may also address longevity, credit, foreign-exchange and basis risks.

They operate at different conceptual levels

TPA organises how an institution makes whole-portfolio decisions. LDI is a strategy used to manage the relationship between assets and liabilities. Comparing them as if they were competing asset classes is therefore misleading. TPA can contain an LDI sleeve, and an LDI portfolio still needs governance, liquidity management and decisions about growth assets outside the hedge.

TPA and LDI compared

Decision axis Total Portfolio Approach Liability-Driven Investing
Main question Does this investment contribute to the institution’s whole-fund objectives? How will the asset strategy perform relative to liabilities and funding risks?
Scope The entire portfolio and the decision system around it. Liability-sensitive assets, hedges and the related funding strategy.
Primary objective Integrate return, risk, liquidity, resilience and long-term goals. Improve asset-liability alignment and manage surplus or funding-ratio volatility.
Typical users Pension funds, endowments, foundations, sovereign and other long-horizon institutions. Most commonly DB pension plans and other investors with measurable long-term obligations.
Governance emphasis Shared purpose, clear decision rights, collaboration and the ability to make cross-portfolio trades. Trustee oversight, liability modelling, collateral controls, manager and adviser coordination, and operational readiness.
Flexibility Can be introduced gradually and applied to the degree supported by the institution’s capability. Hedge ratios, instruments and leverage must fit funding, liquidity, collateral and scheme constraints.
Characteristic risks Fragmented decisions, unclear accountability or adopting the label without whole-fund capability. Interest-rate, inflation, basis, leverage, collateral-liquidity and operational risks; the exact mix depends on design.
Evidence limitation Definitions and adoption vary; association among adopters is not proof of causal outperformance. LDI is a strategy category, not a guarantee that every funding risk will fall.

How a Total Portfolio Approach works

1. Define the institution’s objectives and constraints

The board or governing body begins with an explicit statement of what the fund must achieve. For a pension scheme this may include paying benefits, keeping employer contributions manageable and maintaining an agreed funding level. An endowment may prioritise spending stability and intergenerational purchasing power. The statement should also record liquidity needs, legal restrictions, responsible-investment requirements, risk tolerance and the time horizon.

2. Map the whole portfolio, not just the policy buckets

The investment team identifies economic exposures that cut across labels. A “growth” portfolio can contain equity beta, credit spread, illiquidity and foreign-currency risks; a “defensive” portfolio can still carry duration, counterparty or basis risk. The analysis should include look-through exposures where data is available, cash-flow timing, collateral obligations and correlations that may change in a crisis.

3. Assess each position by contribution

For every allocation, the relevant test is its incremental contribution to the fund’s objectives. A holding may earn a lower standalone return yet be valuable because it supplies liquidity in a drawdown, offsets inflation, diversifies a concentrated risk or provides reliable cash flow. Conversely, an apparently diversifying strategy can be unattractive if it consumes scarce liquidity, duplicates an existing exposure or is too complex for the organisation to monitor.

4. Make dynamic, cross-portfolio decisions

TPA permits capital to move when valuations, funded status, cash flows or risk concentrations change. That does not mean constant trading. It means the decision process is able to compare opportunities across asset classes and managers instead of waiting for each silo to defend its own budget. Rebalancing rules, delegated authorities and escalation thresholds should be documented before a stressed market makes them difficult to agree.

5. Build governance that can execute the framework

The CFA Institute’s 2026 research found that governance, culture and leadership are central implementation issues. Mona Naqvi, managing director of the CFA Institute Research and Policy Center, summarised the practical challenge: “The difficult work in moving toward TPA is rarely about the investment framework alone. It is about whether boards and investment teams have a shared purpose, clear decision rights, and the ability to act in the interests of the whole portfolio.”

The study involved interviews with 14 senior executives representing more than US$2.8 trillion in assets under management. Those figures describe the qualitative study’s scope; they are not evidence that TPA caused superior returns.

What TPA does not provide automatically

  • It does not guarantee higher returns than SAA, LDI or any other framework.
  • It does not remove the need for asset-liability analysis when an institution has contractual obligations.
  • It does not replace investment policy, risk limits, manager due diligence or independent oversight.
  • It does not work if the board, chief investment officer and external managers have conflicting objectives or no authority to act across silos.

How an LDI programme works

Start with the liability cash flows

Actuaries project benefit payments and value them under agreed assumptions. The investment team then measures how the liability value changes when interest rates, inflation expectations, credit spreads, foreign exchange or longevity assumptions move. The result is a set of sensitivities and cash-flow requirements against which assets can be tested.

Choose the hedge exposures

Liability-sensitive assets may include high-quality long-duration bonds and derivatives such as interest-rate or inflation swaps. The hedge can target a percentage of the liability’s duration or inflation sensitivity rather than matching every cash flow exactly. The chosen basis must be understood: a hedge referencing one yield curve or inflation index can leave residual basis risk against the scheme’s actual valuation basis.

Retain a growth portfolio

Most schemes need assets intended to earn a return above the liability discount rate. Equities, credit, private markets and other growth strategies can support that objective, but they also introduce drawdown, illiquidity and leverage interactions. LDI therefore balances liability hedging with asset growth; it is not a decision to hold only bonds.

Distinguish unleveraged and leveraged LDI

In an unleveraged arrangement, the scheme primarily owns liability-sensitive assets and uses only limited derivatives. Market losses can still occur, but collateral calls are generally less central to the structure. In leveraged LDI, derivatives create a larger economic hedge than the cash collateral posted. Leverage can make capital more efficient, but it creates obligations to post collateral when rates or other market variables move sharply.

Operate the collateral system continuously

A leveraged programme requires reliable daily data, legal documentation, counterparty lines, cash forecasting and authority to raise liquidity quickly. The scheme must know which assets can be sold or repoed, how long that process takes and what happens if several counterparties issue calls at once. The Pensions Regulator’s 24 April 2023 guidance specifically emphasises collateral buffers, resilience testing, governance, monitoring and the fit of LDI within the wider investment strategy.

LDI risks and the lessons from 2022

Market and basis risk

Hedges may not move exactly like the liabilities because of differences in yield curves, inflation measures, credit quality, timing or valuation assumptions. A scheme can therefore experience a funding loss even when its hedge is working as designed. Extending the hedge or changing its ratio can also crystallise gains or losses at an inconvenient time.

Leverage and collateral-liquidity risk

When yields rise rapidly, the value of a derivative hedge can fall and collateral must be posted. If the scheme cannot provide cash promptly, it may have to sell growth or illiquid assets at depressed prices, reduce the hedge or breach contractual terms. The liquidity needed for collateral calls can constrain investments that cannot be sold quickly.

The UK gilt-market event

The Pensions Regulator’s 2023 guidance records that sharp, rapid yield rises in September and October 2022 led to widespread gilt selling by pension schemes’ LDI arrangements. The Bank of England intervened in the gilt market. The episode does not prove that all LDI is unsafe; it demonstrates that leveraged structures need buffers, stress tests, operating procedures and monitoring that remain effective during an exceptionally fast market move.

Operational and governance risk

Trustees remain responsible for oversight even when advisers, fiduciary managers or derivative counterparties handle implementation. Weak reporting, unclear delegation, slow approvals or incomplete data can turn a manageable market move into a liquidity crisis. A scheme should be able to explain its hedge ratio, leverage, collateral waterfall and recovery actions to the board without relying on a single individual’s undocumented knowledge.

Risk Questions trustees should ask Practical safeguard
Interest-rate or inflation mismatch Which liability sensitivities are hedged, and which remain open? Set target ranges, monitor deviations and test alternative curve and inflation scenarios.
Basis risk How closely do hedge instruments track the scheme’s actual valuation basis? Measure tracking error and document why residual exposure is acceptable.
Collateral call How much cash could be required over the stated stress horizon? Hold a defined buffer, maintain a tested liquidity waterfall and pre-authorise actions.
Asset-sale timing Which assets can be liquidated within the required period and at what cost? Use realistic settlement times, haircuts and stressed transaction costs in plans.
Counterparty or documentation failure Are collateral terms, netting and termination rights understood? Review legal agreements, counterparty limits and replacement procedures.
Governance delay Who can alter the hedge or raise cash during a fast market? Define decision rights, escalation contacts and out-of-hours procedures.

Can a pension fund use TPA and LDI together?

Yes. A DB scheme can use TPA as the governing framework and LDI as one component of the portfolio. The TPA process evaluates the LDI hedge alongside growth assets, cash, private-market commitments, sponsor covenant and benefit payments. It can ask whether a higher hedge ratio improves the fund’s overall resilience or instead consumes liquidity needed for collateral and capital calls.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A practical integration process is:

  1. Set the liability objective. Agree the funding-ratio, interest-rate and inflation risks the scheme is willing to retain.
  2. Design the hedge. Select instruments, target sensitivities, leverage limits and acceptable basis risk.
  3. Test whole-fund interactions. Model collateral calls, benefit payments, capital commitments and stressed sales of growth assets together.
  4. Assign decision rights. Specify what trustees, the investment committee, internal staff and external managers can change without further approval.
  5. Review dynamically. Reassess the hedge and growth allocation as funding status, sponsor support, cash flows and market conditions change.

In this arrangement, LDI answers the liability-hedging question while TPA answers whether the combined portfolio advances the scheme’s objectives. Neither approach eliminates the need for the other type of analysis.

Which framework fits an institution?

The following guide is directional rather than a universal recommendation. An institution can combine the approaches or adopt elements of each.

Institutional condition Likely implication
Clear, material DB liabilities with sensitivity to long-term rates or inflation LDI analysis is likely important, whether or not the wider portfolio is managed through TPA.
No contractual liabilities beyond a spending policy TPA may still improve whole-fund decisions, but a dedicated LDI programme may have little purpose.
Frequent benefit payments or near-term cash needs Liquidity must be a first-order constraint; leveraged LDI requires especially conservative collateral planning.
High allocation to illiquid assets Stress-test the ability to meet collateral calls and capital commitments simultaneously before increasing leverage.
Fragmented committees and manager silos Address governance and decision rights before claiming to operate TPA.
Limited data, derivatives expertise or operational staffing Use a simpler structure or obtain specialist support; complexity without oversight capacity increases risk.
Strong funding position and a short path to buyout or low-risk status Liability hedging and cash-flow matching may take priority over maximising long-horizon growth.
Long horizon, flexible spending and tolerance for illiquidity A TPA framework can compare growth, diversification and liquidity trade-offs across the entire fund.

Questions for the board or investment committee

  • What outcome are we protecting: benefit security, spending stability, a funding ratio, purchasing power or another measurable goal?
  • Which liability risks are material, and how are they valued?
  • How much liquidity is required for benefits, expenses, capital calls and a stressed collateral event?
  • Which decisions can be made quickly, by whom, and with what reporting?
  • Can our systems measure look-through exposures, hedge sensitivities and counterparty obligations?
  • Do we have independent challenge of assumptions, models and manager valuations?
  • What evidence supports the strategy, and which claims remain uncertain?

Implementation and oversight checklist

For a TPA transition

  1. Document objectives, constraints and risk appetite in measurable terms.
  2. Inventory holdings, mandates, derivatives, cash flows and unfunded commitments.
  3. Map common economic exposures and identify duplicated or uncompensated risks.
  4. Define contribution metrics covering return, risk, liquidity, resilience and long-term alignment.
  5. Set governance roles, delegation limits, escalation triggers and a review calendar.
  6. Pilot cross-portfolio decisions before changing the entire policy structure.
  7. Review whether staff, data, technology and external managers can support the intended level of integration.

For an LDI programme

  1. Validate liability cash flows, discount-rate conventions and inflation assumptions with the actuary.
  2. Choose hedge instruments and target sensitivities, documenting residual basis risk.
  3. Separate the unleveraged matching assets from any leveraged derivative exposure in reports.
  4. Set leverage, counterparty, collateral and liquidity limits approved by the trustees.
  5. Build a cash and collateral waterfall that includes benefit payments and private-market commitments.
  6. Run reverse stress tests for rapid yield rises, falling yields, inflation shocks, spread moves and simultaneous collateral calls.
  7. Test the operational process: data feeds, margin notices, approvals, payments, reconciliations and escalation contacts.
  8. Report hedge ratios, available liquidity, buffer usage, counterparty exposure and breaches at a frequency that matches the risk.

Common misconceptions

“LDI is the same as TPA.”

No. LDI is liability-aware investment management; TPA is a whole-fund framework. A scheme can use one, the other or both.

“TPA means abandoning strategic asset allocation.”

No. SAA can remain the policy anchor. TPA changes how allocations are assessed and governed, and institutions can adopt it incrementally.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“LDI removes pension risk.”

No. It can reduce selected mismatches, but basis, inflation, longevity, credit, foreign-exchange, liquidity, leverage and operational risks remain according to the design.

“Leverage makes LDI inherently dangerous.”

Leverage increases sensitivity to collateral and liquidity events. The outcome depends on buffers, stress resilience, controls and the wider portfolio. The 2022 UK gilt episode shows why those conditions matter; it is not a verdict on every LDI arrangement.

“TPA has been proven to outperform.”

No comparative TPA-versus-LDI return statistic is established here. The CFA Institute evidence describes implementation experiences and governance themes, not causal performance superiority.

Bottom line for decision-makers

Use TPA when the central challenge is coordinating the entire portfolio around multiple objectives and the institution can support the required governance. Use LDI when contractual liabilities create material funding sensitivities that need to be hedged or matched. For a DB pension fund, the strongest design is often a TPA-led governance framework with an LDI component sized to the scheme’s liability risks, liquidity and operating capacity—not a choice between two supposedly equivalent philosophies.
