Tokenization can change how a security is recorded, transferred and settled, but it does not automatically change what investors legally own or make the market deeper. The decisive question is whether a token gives its holder the same enforceable legal and beneficial rights as the underlying security. A token issued directly as a security may preserve those rights. A third-party token that merely references securities held by someone else can add issuer, custodian, redemption and legal-structure risk.

For institutional collateral decisions, evaluate the complete arrangement: ownership and enforceability, perfection and priority, the cash or settlement asset, delivery-versus-payment design, liquidity of both token and underlying, operating hours, interoperability, custody, governance and cyber controls. The comparison below treats tokenized collateral as a conditional infrastructure choice, not as a universally superior replacement for traditional securities.

What tokenized collateral actually represents

Tokenization uses technologies such as distributed ledgers to issue or represent an asset in digital token form. A security can be issued directly on a distributed ledger, or a token can represent an interest or entitlement in a security issued and held through traditional arrangements. Those two structures may look similar in a wallet or trading interface, but their legal consequences can be very different.

Direct tokenized securities

In a direct structure, the issuer creates the security in token form and the governing documents make the token the authoritative record of ownership. The holder’s rights should be the same rights that would attach to the conventional security: payment, voting, transfer, enforcement and claims in insolvency, subject to the instrument’s terms and applicable law.

Reference or backed tokens

In a reference structure, a separate issuer creates tokens linked to securities held with a custodian, depository or other intermediary. The token holder may have a contractual claim against the token issuer rather than direct ownership of the referenced security. The arrangement then depends on the issuer, custodian, segregation rules, redemption process, insolvency treatment and the accuracy of the records connecting tokens to assets.

Why the legal claim comes first

The U.S. Securities and Exchange Commission’s July 9, 2025 statement by Commissioner Hester M. Peirce emphasized that tokenized securities remain securities. Her formulation was that blockchain technology does not have magical abilities to transform the nature of the underlying asset. A token’s label therefore cannot establish ownership, collateral eligibility or investor protection. Read the issuance documents, custody agreement, applicable statute and conflict-of-laws provisions instead.

Tokenized collateral versus traditional securities at a glance

Axis Tokenized arrangement Traditional account-based arrangement Institutional verification
Legal claim May be a security issued directly on a distributed ledger or a token representing an existing security or entitlement. Rights are recorded through established issuer, intermediary and central-depository arrangements. Confirm ownership, enforceability, priority and which record is authoritative.
Settlement Can support programmable, atomic delivery-versus-payment; cross-ledger designs add dependencies. Uses established clearing and settlement workflows, commonly with a defined settlement cycle. Confirm finality, failed-trade handling, principal exposure and replacement-cost exposure.
Liquidity May offer more transfer windows, but token liquidity can diverge from the underlying asset’s liquidity. Transfers are constrained by market and infrastructure hours, while established markets may have greater depth. Measure secondary-market depth, redemption terms, cash availability and the asset’s own trading hours.
Collateral mobility Programmable transfers and synchronized substitution may reduce manual reconciliation. Movement can involve batch processing, manual instructions and multiple intermediaries. Check eligibility, haircuts, control, perfection and connectivity to custodians and payment systems.
Operational controls Smart contracts, private keys, platforms, bridges, oracles and governance become control points. Account, custodian, central-depository and payment-system controls are more familiar and established. Assess resilience, cyber response, change management and third-party dependencies.
Systemic exposure Composability and 24/7 links can create new channels for leverage and shock transmission. Existing interconnectedness remains within established prudential and market infrastructures. Review leverage, concentration, run dynamics and links to other markets.

How tokenized settlement works

Single-ledger atomic delivery-versus-payment

The clearest settlement benefit arises when the security token and the payment asset are represented on one ledger. A smart contract validates the trade, checks the required conditions and transfers both legs in one atomic transaction. If validation succeeds, the buyer receives the security at the same moment that the seller receives cash or the agreed settlement token. If validation fails, the original owners retain their tokens.

This design can remove principal risk for that validated exchange: one party does not have to deliver while waiting for the other party’s payment. It can also reduce post-trade reconciliation because ownership and payment records update together. The benefit is conditional on the ledger, contract, legal rules and payment asset all being reliable and final.

Cross-ledger settlement

If the security and cash reside on separate ledgers, a coordinator, bridge or other cross-ledger mechanism must synchronize the transfer. That introduces additional code, governance and availability dependencies. The Bank for International Settlements’ analysis of Project Stella describes a failure case in which one leg transfers while the other does not. The resulting exposure can resemble a conventional failed settlement, but with new operational points at which the process can break.

Gross real-time settlement is not free liquidity

Atomic settlement can shorten the time between trade and final transfer, yet immediate gross settlement may require more cash or high-quality liquid assets at the exact moment each transaction settles. Deferred or netted processes allow obligations to offset and can reduce intraday funding needs. An institution should therefore compare the liquidity required under the proposed settlement schedule, not assume that faster finality means lower liquidity demand.

Traditional settlement remains a functioning alternative

Traditional account-based securities arrangements rely on established clearing, settlement, custody and payment infrastructures. They may involve a settlement cycle, reconciliations and several intermediaries, but they also provide tested procedures for failed trades, corporate actions, asset servicing, default management and legal finality. A tokenized platform must provide equivalent controls or explain precisely which protections differ.

Does tokenization make securities more liquid?

No universal answer exists. A token can be transferable around the clock and still reference an asset that trades only during conventional market hours, can be redeemed only through a custodian, or depends on a payment rail that closes overnight. Liquidity is a property of the complete market structure: willing buyers and sellers, price transparency, funding, redemption, settlement capacity and legal ability to transfer.

Where liquidity could improve

  • Programmable collateral transfers can reduce manual instructions and reconciliation delays.
  • More transfer windows may help an institution source or release collateral outside a traditional operating session.
  • Shared records can shorten the time between a trade, a margin call and a completed collateral movement when all participants use compatible infrastructure.
  • Automated substitution can make it easier to replace an ineligible or maturing asset, subject to the governing rules.

Why token and underlying liquidity can diverge

Federal Reserve Governor Lisa D. Cook has cautioned that tokenized assets can be more liquid in secondary markets than the assets supporting them. If token holders can trade continuously but redemption depends on a custodian, the token may trade at a premium or discount to the underlying value. During stress, many holders may seek redemption at once even though the underlying securities cannot be sold immediately without price impact.

Twenty-four-hour access can therefore help with intraday liquidity while also accelerating withdrawals outside conventional hours. A market that never closes has less time for human review, reconciliation, liquidity planning and official intervention. Institutions should model both the benefit of additional transfer windows and the possibility of an overnight run.

Market design determines the outcome

A New York Federal Reserve staff report finds that tokenization’s efficiency benefits depend on the trading arrangement and may be limited where markets rely heavily on intermediaries. Tokenization does not create market makers, credit lines, redemption capacity or investor demand by itself. The relevant comparison is the depth and resilience of the proposed venue against the depth and resilience of the existing market.

Collateral recognition and capital treatment

What the U.S. banking FAQ says

The Federal Reserve, Office of the Comptroller of the Currency and Federal Deposit Insurance Corporation stated in a March 5, 2026 capital-rule FAQ that the U.S. capital framework is technology neutral. An eligible tokenized security should be treated like its non-tokenized form, but the FAQ expressly excludes tokens that do not confer identical legal rights, including legal ownership rights.

Technology neutrality is not automatic eligibility. To count as financial collateral, an institution must satisfy the applicable definition and all related requirements. The agencies give a perfected, first-priority security interest as an example of a required condition. The same regulatory haircuts apply as to the non-tokenized form; tokenization does not create a special lower haircut.

Questions the collateral team must answer

  • Does the holder own the security or only a claim against a token issuer?
  • Which ledger, register or document is the authoritative ownership record?
  • Can the collateral taker enforce its rights after a counterparty, custodian or platform insolvency?
  • Is the security interest perfected, first priority and valid in every relevant jurisdiction?
  • Can the institution control, transfer and liquidate the token within the time assumed by its risk framework?
  • Do the eligibility terms, concentration limits and haircuts match the actual legal and operational structure?

Do not generalize U.S. treatment globally

The U.S. banking FAQ does not settle cross-border questions. Conflict-of-laws rules, recognition of a distributed-ledger record, insolvency treatment and settlement finality can differ by jurisdiction. The BIS identifies legal certainty as a near-term transition concern. Obtain jurisdiction-specific legal opinions rather than treating U.S. technology-neutral treatment as a global rule.

Risk map for institutional users

Legal and ownership risk

The central risk is that the token does not confer the intended legal and beneficial ownership. A holder may discover that the issuer, custodian or platform—not the token holder—controls the underlying security. Unclear governing law, an incomplete segregation arrangement or an authoritative record that differs from the token ledger can weaken enforcement. Collateral documentation should identify the asset, the obligor, the record of title and the remedy after default.

Settlement and liquidity risk

Atomic single-ledger DvP can remove principal risk for a successfully validated exchange. It cannot remove replacement-cost risk after a failed trade, a ledger outage or a rejected transaction. Cross-ledger designs can produce a one-leg-delivered failure. Gross real-time settlement can increase intraday liquidity requirements, while a token market can remain shallow even when transfers are technically instantaneous.

Reference-asset and redemption risk

A backed token depends on the quality, availability and legal segregation of its reference assets. If redemption is delayed, limited to certain participants or suspended during stress, the token can diverge from net asset value. Price divergence may trigger collateral calls, forced sales or a run even when the underlying securities are sound.

Leverage and interconnectedness

Composability allows one token to become collateral for another transaction, which can increase leverage and create chains of dependence. Rehypothecation may move the same economic exposure through several platforms. Issuers, collateral users, custodians, payment providers and traditional financial institutions can become linked through new channels, transmitting a shock faster than legacy workflows.

Operational and cyber risk

Smart-contract errors can block transfers or calculate obligations incorrectly. Private-key loss or compromise can prevent an owner from moving assets. Cyberattacks may target the ledger, wallet infrastructure, custodian or application programming interface. Oracles can publish incorrect prices; bridges can fail; governance administrators can approve an unsafe change. Immutability and 24/7 operation do not eliminate the need for key rotation, emergency pause authority, tested recovery, segregation of duties and incident reporting.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Transition and interoperability risk

Tokenized platforms will often interact with account-based systems for years. A transfer may depend on a central depository, bank payment rail, custodian or manual approval outside the token ledger. Capacity limits, incompatible standards, downtime and uncertain finality can undermine the expected speed. The operating model must define what happens when the token platform is available but a connected legacy system is not.

A due-diligence framework for comparing arrangements

Use the following sequence before approving tokenized collateral for a fund, bank, broker or market-infrastructure workflow.

  1. Map the legal claim. Identify whether the token is the security itself, a book-entry representation or a contractual claim on an issuer. Obtain the governing documents and specify the holder’s rights to income, voting, transfer, redemption and enforcement.
  2. Identify the authoritative record. Determine whether title is established by the distributed ledger, an issuer register, a custodian record or a combination. Define how conflicting records are resolved and who can amend each record.
  3. Test perfection and priority. Confirm the legal method for creating and perfecting the collateral interest, its priority against competing creditors and the effect of insolvency of the counterparty, custodian, token issuer or platform operator.
  4. Trace every asset and cash leg. Document where the security, payment asset and any reserve are held. For a backed token, reconcile outstanding tokens to segregated assets and establish who performs and audits that reconciliation.
  5. Model settlement paths. Describe normal single-ledger DvP, cross-ledger settlement, rejected transactions, outages, duplicate messages, stale prices and a counterparty default. Quantify the institution’s exposure during each interval.
  6. Measure liquidity in both markets. Record trading hours, market depth, redemption windows, eligible participants, funding lines, haircuts and liquidation time for the token and its underlying security. Include an overnight-stress scenario.
  7. Review governance and technology controls. Assess smart-contract testing, change approval, key custody, access logging, oracle governance, bridge controls, software dependencies, backup procedures and independent security testing.
  8. Set operating and exit requirements. Define who may pause transfers, how incidents are escalated, how collateral is substituted, how records are recovered and how the institution exits if the platform loses participants or legal support.

Controls needed for production use

Legal and documentation controls

  • Use collateral agreements that name the token, the underlying asset and the governing law.
  • State whether the taker receives ownership, a security interest or a contractual claim.
  • Specify transfer finality, reversal authority, default remedies and treatment of forks, upgrades or contract migrations.
  • Obtain opinions for each material jurisdiction instead of relying on a single home-country analysis.

Liquidity and treasury controls

  • Maintain funding for gross settlement peaks and margin calls outside normal hours.
  • Set limits for token-to-underlying price divergence and redemption queues.
  • Prearrange alternative custodians, payment channels and liquidation venues.
  • Stress simultaneous redemptions, a market closure in the underlying asset and a ledger outage.

Technology and cyber controls

  • Use institutional key-management procedures with multi-party authorization, recovery and tested backups.
  • Audit smart contracts and require controlled deployment, versioning and rollback procedures where legally possible.
  • Monitor oracle inputs, bridge messages, privileged accounts and unusual transfer patterns.
  • Run incident exercises covering key compromise, corrupted prices, ransomware, denial of service and loss of connectivity to a legacy settlement system.

Illustrative settlement and stress cases

Successful single-ledger repo

A lender and borrower agree a repo in which both the cash token and Treasury token are on the same ledger. The contract checks eligibility and price, then transfers cash and collateral atomically. The principal-risk advantage exists only because both legs, the legal ownership record and the settlement rules are aligned. The institution still needs liquidity for the gross cash transfer and a recovery plan for a ledger outage.

Cross-ledger one-leg failure

The security token is on one network and cash is on another. A coordinator sends the security but the cash network rejects the transaction after a validation or connectivity failure. The parties need a timeout, reversal or compensation rule. Without one, the lender has delivered collateral without receiving payment, despite the intended DvP design.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Overnight redemption pressure

A token trades continuously while its reference bond market and custodian are closed. News triggers heavy selling overnight. The token price falls below the underlying value because holders cannot redeem immediately. When markets reopen, the issuer and collateral users must process redemptions, margin calls and possible fire sales. Twenty-four-hour transferability has increased the speed of stress rather than created underlying liquidity.

What current evidence supports

Federal Reserve Governor Lisa D. Cook said on May 8, 2026 that integrating emerging capabilities with traditional infrastructures and established legal frameworks offers an opportunity to improve financial-system efficiency and function. That is a policy observation, not a guarantee for every platform.

The IMF’s April 2026 note describes a DTCC–Digital Asset pilot that mobilized tokenized U.S. Treasuries in real time and reduced operational frictions relative to batch processes. It is evidence about that pilot’s design, not a market-wide percentage or proof that tokenized collateral is always cheaper, safer or more liquid.

No comparable named statistic establishes a universal liquidity or settlement improvement over traditional securities. The BIS, the New York Fed and U.S. regulators instead emphasize design conditions, legal certainty, interoperability and risk controls. Compare measured performance for the specific venue and collateral class under review.

Decision rule for institutions

Choose a tokenized arrangement when it delivers a legally equivalent claim, enforceable and perfected collateral rights, reliable settlement finality, adequate cash and redemption capacity, resilient technology and governance, and a demonstrable operational advantage for the intended workflow. Retain a traditional arrangement when those conditions are unproven, when the token adds a material counterparty layer, or when the existing market offers greater depth and more dependable default procedures.

Tokenization is best understood as a change in representation and coordination. It can synchronize transfers, automate controls and shorten processing in suitable markets. It cannot by itself improve the credit quality of a security, create buyers, remove legal uncertainty or eliminate liquidity and operational risk.
