Climate change is already an economy-wide shock. A flood that closes factories becomes a production loss; the same event can widen a government deficit, raise food prices, disrupt imports, weaken a currency and increase bank losses. These transmission channels—not only the temperature record—explain why climate risk is also macroeconomic and financial risk.

The effects are measurable today, unevenly distributed and shaped by policy. The IMF estimates that direct damage from climatic disasters over the past decade reached about US$1.3 trillion, equal to roughly 0.2% of world GDP per year on average. That figure covers direct disaster damage, not the full cost of lost health, ecosystem services, household welfare or future growth.

How a climate shock moves through the economy

Production and capital

Heat, floods, storms, drought and wildfire can destroy buildings, machinery, roads, ports, crops and electricity networks. Even when assets survive, interrupted transport, power shortages and water constraints can reduce output. Thailand’s 2011 floods, for example, cost around 10% of the country’s GDP. California’s 2018 wildfires were estimated at up to US$350 billion, or about 1.7% of US GDP.

Damage also propagates through suppliers. A factory may remain intact but lose sales when a component maker, port or utility elsewhere fails. Companies then hold more inventory, seek alternative suppliers or delay investment, raising operating costs and reducing efficiency.

Productivity and labor

Higher temperatures reduce the amount and quality of work that can be performed safely, especially outdoors and in heat-sensitive industries such as construction, farming, logistics and manufacturing. UN DESA summarizes research finding that productivity peaks around an annual average temperature of 13°C and declines at higher temperatures. This is a result from cited studies, not a universal threshold for every country, occupation or season.

Heat also affects health, attendance and learning. Those effects can lower lifetime earnings and human capital even when no physical asset is damaged.

Public budgets

Governments face a two-sided fiscal shock. Disaster losses reduce taxable income, sales and corporate profits while emergency relief, reconstruction, adaptation and social protection increase spending. Repeated events can force public borrowing, divert money from education or health and increase debt-service costs.

Climate policy changes fiscal accounts as well. Carbon taxes can raise revenue while reducing fossil-fuel use; removing fossil-fuel subsidies can improve budgets but increase energy prices unless households receive targeted support. The IMF identifies these fiscal channels as part of climate policy’s macroeconomic effect.

Trade, currencies and inflation

A drought can reduce food exports and increase imports. A storm can close a port, while a heatwave can cut power generation or industrial output. The resulting import bill, export shortfall, remittance changes and inflows of climate finance affect the balance of payments, foreign-exchange reserves and exchange rates.

When damaged supply meets unchanged demand, prices rise. Food and energy shocks can therefore push inflation higher even as total output falls. Central banks must distinguish this supply-driven inflation from demand pressure when setting interest rates.

Banks, insurers and asset prices

Physical damage and weak resilience reduce the value of property and business collateral. Insurers may raise premiums, narrow coverage or withdraw from high-risk areas. Where insurance is unavailable, households and firms bear losses directly, making credit defaults more likely.

Transition policy creates a second financial channel. A carbon-intensive asset can lose value when regulation, technology or consumer demand changes. Banks and investors exposed to those assets face credit, market and concentration risk.

Nature loss adds another concentration risk. An IMF staff note estimates that 38% of loans at the 100 largest global banks go to sectors dependent on harmful subsidies, while 44% are exposed to areas covered by the Global Biodiversity Framework. These figures describe exposure, not inevitable losses, but they show why ecosystem degradation can become a banking issue.

How large is the economic damage?

The IMF’s estimate of about US$1.3 trillion in direct climatic-disaster damage covers the past decade and averages roughly 0.2% of world GDP per year. An average conceals severe years and concentrated local disasters. It also excludes many indirect effects, including lost wages, disrupted schooling, unpaid care, ecosystem damage and reduced future productivity.

Measure Value Qualification
Direct climatic-disaster damage About US$1.3 trillion IMF estimate for the past decade
Average annual equivalent About 0.2% of world GDP Average across that decade, not a forecast for every year
Thailand floods Around 10% of GDP 2011 national flood disaster
California wildfires Up to US$350 billion 2018 estimate, about 1.7% of US GDP

Different studies can produce very different totals because they use different warming paths, years, geographies and definitions. A figure for damaged assets is not directly comparable with one for lost welfare or health costs.

Why the burden is unequal

Exposure is not proportional to either income or historical responsibility. Emerging-market and developing economies are increasingly exposed to extreme weather, while poorer households generally have fewer savings, less insurance and less access to resilient infrastructure.

Low-income countries face higher relative losses

The World Bank’s January 2025 outlook reports that, without adequate mitigation, some African low-income countries could lose 7–12 percentage points of GDP by 2050. This is a scenario-based estimate for specified countries and assumptions, not a single forecast for all of Africa or all low-income economies.

Adaptation costs consume scarce resources

Average annual adaptation costs are estimated at 3.5% of GDP in low-income countries, compared with 0.7% in lower-middle-income countries. Spending on drainage, cooling, drought-resistant crops, coastal protection, resilient grids and early-warning systems can prevent larger losses, but it competes with immediate development needs and often requires concessional finance.

Who pays after a loss?

The bill can fall on several groups:

  • Households: through lost income, higher food and energy prices, uninsured property damage and relocation.
  • Businesses: through repairs, downtime, higher insurance and financing costs, and lost customers.
  • Governments: through emergency spending, reconstruction and lower tax receipts.
  • Financial institutions: through defaults, falling collateral values and insurance claims.
  • Other countries and donors: through development assistance, disaster finance and climate-related lending.

Loss-and-damage support addresses residual harm that cannot be avoided through mitigation or adaptation. It is distinct from adaptation finance and from domestic disaster relief, although all three can affect public budgets and external financing.

Does climate action hurt economic growth?

Climate action reallocates capital and changes relative prices. Carbon taxes and emissions standards can raise near-term costs for carbon-intensive producers, reduce the value of some existing assets and create competitiveness concerns where trading partners move at different speeds. Rapid energy-system changes can also create temporary inflation or energy-security risks.

Those costs must be compared with avoided disaster losses, cleaner air, lower fuel-import exposure, more reliable infrastructure and new investment. Resilient infrastructure, clean-energy deployment and innovation can support productivity and create industries that would not exist under a high-carbon investment path.

The scale of required investment

An IMF working paper estimates that meeting selected Sustainable Development Goals while accounting for climate risks requires an additional 3.8% of global GDP, or about US$3.4 trillion, in public and private spending by 2030. The estimate is a financing requirement for selected goals, not a guarantee of a particular growth rate or a complete measure of all climate investment.

A practical way to compare policies

Policy question What to assess
Avoided damage Whether the policy reduces physical losses and improves resilience under plausible hazards
Distribution Which countries, sectors and households bear costs or receive benefits
Fiscal and financing needs Up-front public spending, revenue effects, debt capacity and access to private capital
Transition risks Effects on inflation, competitiveness, employment, energy security and the speed of adjustment

Keep four policy tools distinct

  • Mitigation reduces greenhouse-gas emissions and limits future warming.
  • Adaptation reduces damage from hazards that are already occurring or expected.
  • Loss-and-damage support helps address harms that remain after mitigation and adaptation.
  • Measurement reform improves how economies account for health, nature, distribution and resilience.

They interact: mitigation can reduce future adaptation costs; adaptation can protect the assets needed for a low-carbon transition; and better measurement can reveal who needs support and whether spending is effective.

Why GDP does not tell the whole climate story

GDP records market production, not complete welfare. Reconstruction spending can raise measured output even after a disaster has destroyed homes and disrupted lives. Conversely, unpaid care, ecosystem services and health losses may be economically significant without appearing fully in national accounts.

UN DESA notes that climate-cost estimates vary because the pace and intensity of warming are uncertain and GDP omits important losses. The health burden of pollution illustrates the scale of what conventional output measures miss: UNEP estimated air-pollution health damages at about US$8.1 trillion in 2019, approximately 6.1% of global GDP.

Before comparing any climate-cost number, check five details: the model, the warming scenario, the year, the geography and whether the result measures market output, welfare, health or asset damage.

What businesses and governments should monitor

  • Physical exposure of facilities, suppliers, workers, transport routes and energy systems.
  • Insurance availability, deductibles, exclusions and changes in premiums.
  • Debt-service capacity after a disaster and the resilience of collateral.
  • Food, energy and imported-input prices that can transmit climate shocks into inflation.
  • Public revenue, emergency spending and adaptation investment needs.
  • Carbon prices, emissions rules and technology changes that could reprice assets.
  • Distributional effects across low-income households, regions and trading partners.
  • Health, ecosystem and unpaid-care impacts alongside GDP and other output measures.

Bottom line

Climate change affects the economy through a chain of physical damage, weaker productivity, fiscal pressure, trade disruption, inflation, insurance repricing and financial losses. The damage is already large, but averages hide much heavier burdens in hotter, poorer and less-insured economies. Climate policy is therefore not only an emissions choice: it is a decision about investment, resilience, public finance and who bears risk.
