A tax deficiency is additional federal income tax the IRS proposes you owe; a tax penalty is a separate charge for a specified failure, such as filing or paying late. One IRS notice or account transcript can show the additional tax, one or more penalties, and interest together, but each component has different rules and possible remedies. A statutory notice of deficiency can generally be challenged in the U.S. Tax Court before payment if you meet its deadline. Penalty relief follows penalty-specific procedures and is not automatic.

This guide covers U.S. federal income-tax notices. State and local tax rules are outside its scope, and the date, notice type, and instructions printed on your actual IRS correspondence control.

Deficiency and penalty at a glance

Question Tax deficiency Tax penalty
What amount is asserted? Additional underlying tax the IRS says should have been reported. An additional charge imposed because a specified rule or obligation was not met.
Typical trigger An IRS adjustment to your reported tax, often after an information mismatch or examination. A failure or conduct covered by a penalty provision, such as late filing, late payment, or an inaccurate return.
How it may appear A statutory Notice of Deficiency, often called a 90-day letter, describing proposed changes. A penalty notice or a penalty line shown with tax and interest, with an explanation of the charge.
Prepayment court route A timely petition to the U.S. Tax Court is generally available for a statutory notice. There is no single court route for every penalty. Relief and appeal depend on the penalty and notice.
Main first step Read every proposed adjustment, compare it with your return and records, and protect the notice deadline. Identify the exact penalty, check the underlying account facts, and decide whether to pay, request relief, or dispute it.

The IRS can list both amounts in one balance. Seeing them together does not make them the same legal item: reducing the proposed tax does not necessarily remove a penalty, and a penalty waiver does not erase the underlying tax.

What a tax deficiency means

It is a proposed increase in tax

In the federal notice context, a deficiency is the IRS’s determination that your correct tax is higher than the amount shown on your return or previously assessed. The statutory notice proposes the adjustment; it is not, by itself, a final bill and it is not the same thing as an audit. The notice gives you a chance to contest the proposed tax before paying it through the Tax Court process.

The IRS may reach a proposed deficiency after comparing your return with information reported by employers, banks, brokerage firms, or other third parties, or after an examination. The notice should identify the items that changed, the tax year, and the proposed amount. The adjustment might involve income that was omitted, a credit or deduction the IRS says is not allowable, filing-status changes, or another calculation difference. The particular explanation on your letter—not a generic description—determines what you must prove.

Recognizing a statutory Notice of Deficiency

A statutory notice is commonly called a “90-day letter.” IRS materials include CP3219A and CP3219N notices among the correspondence that can explain proposed changes and the Tax Court option. A statutory notice normally states a date, explains the proposed deficiency, and provides petition instructions. Treat the printed notice date and filing instructions as controlling; an ordinary IRS adjustment letter does not automatically carry the same deadline or court route.

What the notice is—and is not

  • It is a formal proposal: the IRS is asserting that additional tax is due under the facts and law it describes.
  • It is not automatically a bill: you do not have to pay the proposed deficiency before using the Tax Court route when the notice and law permit that route.
  • It is not proof that every IRS position is correct: your petition and evidence can challenge the adjustments.
  • It does not necessarily include every amount on your account: penalties and interest may be listed separately or added later.

Deficiency deadlines and the Tax Court option

The ordinary statutory-notice deadline is 90 days from the notice date. When the notice is addressed to a person outside the United States, the period is generally 150 days. These periods are jurisdictional in character, so missing the deadline can eliminate the prepayment Tax Court route even if you believe the IRS is wrong. The actual notice, its mailing information, and the court’s current filing instructions control; do not calculate a deadline from the day you happened to open the envelope.

The statutory notice gives the right to challenge the proposed adjustment in the United States Tax Court before paying it. A petition must meet the court’s filing requirements and be received by the applicable deadline. If you are close to the cutoff, use the Tax Court’s current instructions or obtain professional help immediately rather than waiting for an IRS response to an informal call or letter.

What happens if you do not petition

If you neither petition on time nor resolve the matter through another available process, the IRS may assess the proposed tax and pursue collection. An informal disagreement sent to the IRS does not substitute for a timely Tax Court petition when the notice grants that route. Keep the original envelope and a complete copy of the notice so the date and instructions can be verified.

The math-error and clerical-error exception

The ordinary deficiency procedure is not universal. IRS Publication 5286 (Rev. 12-2024) describes math or clerical errors as an exception under which the IRS may make a summary assessment without first issuing a statutory notice of deficiency. A math-error notice explains the apparent calculation or clerical problem and provides a contest procedure.

Under the procedure described in that publication, contesting the math-error notice within 60 days causes the summary assessment to be abated. If the IRS still seeks the tax, it must generally use deficiency procedures, including issuing a statutory notice, before reassessing. Read the particular notice carefully: the 60-day mechanism applies to the math-error process described there, not to every IRS letter or every disagreement about a return.

What a tax penalty means

A charge tied to a specified failure

A penalty is an amount added because a taxpayer failed to meet a tax obligation or engaged in conduct covered by a penalty rule. Common examples include filing a return late, paying tax late, or reporting inaccurate information. The penalty is legally distinct from the tax that was due. A return can therefore generate additional tax, a penalty, interest, or any combination of the three.

The notice or account record should identify the penalty type, the period involved, the calculation, and instructions for payment or disagreement. Do not assume that a penalty shown beside an adjustment is simply a percentage of the proposed deficiency; some penalties are based on the unpaid tax, some on an underpayment attributable to negligence or another behavior, and others use different formulas.

Example: the failure-to-pay penalty

The IRS states that its general failure-to-pay penalty is 0.5% of unpaid tax for each month or part of a month, up to 25%. The rate can change in circumstances described by the IRS, including an approved payment plan for an eligible individual and certain periods after an intent-to-levy notice. This formula is an example of one penalty only; it is not a universal rate for late filing, accuracy-related, or other penalties.

Penalty relief and administrative appeal

Reasonable cause and other possible relief

The IRS says some penalties may be reduced or removed when a taxpayer exercised ordinary business care and prudence but could not comply because of circumstances beyond the taxpayer’s control. This is commonly called reasonable-cause relief. The IRS also recognizes statutory exceptions and administrative waivers for particular penalties. Eligibility depends on the penalty, the tax year, the taxpayer’s facts, and the documentation available; a general statement that you were unaware of a rule is not automatically enough.

Send the request using the method and form, if any, specified in the penalty notice.

Appealing a denied penalty-relief request

After a written penalty-removal request is denied, IRS guidance says an Independent Office of Appeals conference or hearing may be available. The IRS generally gives 30 days from the rejection letter to request the appeal, but the rejection letter controls the stated deadline and eligibility. Not every penalty or procedural posture qualifies, so follow the letter rather than assuming that the 30-day period applies to all IRS correspondence.

How to respond to a statutory notice of deficiency

  1. Identify the document. Confirm that it is a statutory Notice of Deficiency and note the tax year, notice date, mailing address, and petition instructions. Do not treat a collection notice, examination report, or math-error notice as interchangeable.
  2. Calendar the filing date. Apply the 90-day period, or the 150-day period when the notice is addressed outside the United States, using the notice date and the Tax Court’s current rules. Build in time for delivery and filing problems.
  3. Reconcile every proposed change. Compare each line in the notice with the filed return, Forms W-2 and 1099, brokerage statements, receipts, basis records, bank records, and prior IRS correspondence. Separate items you agree with from items you dispute.
  4. Gather legal and factual support. Prepare amended calculations, missing information returns, contracts, logs, receipts, and explanations tied to each adjustment. Keep originals and submit organized copies.
  5. Choose the procedural route. If you want prepayment review, follow the Tax Court petition instructions. If the notice offers a different response or you agree with the adjustment, follow its payment or correspondence directions. An informal phone call does not extend a statutory deadline.
  6. Track the account separately. Record the proposed tax, any penalties, and interest as separate amounts. Ask which components have actually been assessed and which remain proposed.

How to respond to a penalty

  1. Name the penalty. Read the notice or transcript to determine whether it is failure to file, failure to pay, accuracy-related, or another penalty. The relief standard and calculation depend on this classification.
  2. Verify the base and dates. Check the tax shown as unpaid, filing and payment dates, extensions, prior payments, credits, and any approved installment arrangement. A payment applied to the wrong period can make a correct penalty appear incorrect.
  3. Decide whether the amount is correct. If the penalty resulted from an IRS processing error or a payment that was timely under the applicable rule, explain the error and provide proof. If the failure occurred, consider whether reasonable cause, a statutory exception, or an administrative waiver applies.
  4. Submit a complete relief request. Use the notice’s address and requested form or letter format. State the penalty, tax year, requested relief, chronology, and supporting documents. Keep proof of delivery and a copy of everything sent.
  5. Protect the appeal deadline. If the IRS denies relief, read the rejection letter for appeal eligibility and its deadline. Where the letter allows an Independent Office of Appeals request, the general period described by IRS guidance is 30 days from that rejection letter.
  6. Address payment independently. A relief request does not automatically stop collection or interest. Follow the notice for payment, installment, or other collection options while the penalty dispute is pending.

How tax, penalties, and interest can appear together

Suppose the IRS concludes that a taxpayer omitted income. The proposed additional income tax is the deficiency. If the taxpayer also filed late or paid late, a separate penalty may be added under the applicable rule. Interest generally compensates for the time an amount remains unpaid; it is neither the deficiency nor the penalty. The account balance can therefore contain three different components, each with its own calculation and, in some cases, its own dispute or relief procedure.

When reviewing a notice, make a worksheet with one row for proposed tax, each penalty type, interest, payments, and credits. This prevents a successful challenge to one item from being mistaken for a resolution of the others.

Common mistakes that can make the situation worse

  • Calling every IRS letter a “90-day letter.” Only a statutory Notice of Deficiency carries that particular Tax Court procedure; other letters can have different response rules.
  • Waiting for an IRS phone answer before filing. A conversation generally does not suspend a statutory petition deadline.
  • Paying first without checking the notice. Payment may affect which court or administrative route is practical. Read the document and obtain advice when the amount or deadline is significant.
  • Arguing only that the balance is unaffordable. Ability to pay does not by itself disprove a proposed tax. It may be relevant to collection arrangements, while the accuracy of the deficiency requires factual and legal support.
  • Requesting “penalty abatement” without identifying the penalty. Different penalties have different exceptions, forms, evidence, and deadlines.
  • Ignoring a math-error notice. The summary-assessment process has its own contest period. Missing it can change the available procedure.
  • Assuming a waiver removes tax and interest. Penalty relief normally addresses the penalty component only unless the IRS notice states otherwise.

When professional help is sensible

Consider a tax attorney, enrolled agent, or certified public accountant when the notice involves a large amount, several tax years, business or international issues, basis or substantiation questions, fraud or negligence allegations, or a deadline that is close. Professional assistance is especially valuable for preparing a Tax Court petition, preserving jurisdiction, analyzing a math-error notice, or documenting reasonable cause. A professional cannot extend a deadline merely by contacting the IRS, so provide the complete notice immediately.

A practical decision checklist

  • Is the document a statutory Notice of Deficiency, a math-error notice, a penalty notice, or a collection letter?
  • What tax year and notice date are printed on it?
  • Which amount is proposed tax, which is penalty, and which is interest?
  • Does the notice give a Tax Court petition route or a different response method?
  • What is the exact filing or response deadline stated on the notice?
  • Which return lines, information documents, payments, or credits support or contradict the adjustment?
  • If a penalty is involved, is there a factual basis for correction, reasonable cause, a statutory exception, or an administrative waiver?
  • Have you kept copies, delivery proof, and a timeline of every response?

Bottom line

A deficiency concerns the amount of federal tax itself; a penalty concerns a specified failure connected with meeting tax obligations. A statutory notice of deficiency generally opens a prepayment Tax Court route with a strict 90-day deadline, or 150 days for a notice addressed outside the United States. Penalties require a separate analysis of the penalty type, calculation, relief rules, and any appeal deadline. Read the exact notice, separate each account component, and act according to the instructions and dates printed on it.
