Neither stocks nor bonds is a universal inflation winner. Stocks have the higher long-term growth potential but can suffer large short-term losses. Traditional (nominal) bonds usually fluctuate less and provide more predictable dollars, yet inflation erodes those dollars and rising interest rates can reduce the market value of existing bonds. Treasury Inflation-Protected Securities (TIPS) are different: their principal and coupon payments adjust with the Consumer Price Index (CPI). The sensible choice depends on your spending horizon, need for dependable cash flow, tolerance for drawdowns, tax situation and the type of inflation protection you actually need. For most investors, a diversified mix—not a wholesale switch from one asset class to the other—addresses those competing risks.
What inflation changes in the stocks-versus-bonds decision
Inflation is a rise in the general price level. Your portfolio’s relevant result is its real return: the return left after inflation reduces purchasing power. A 5% nominal gain during 4% inflation is roughly a 1% real gain before taxes and fees. A negative real return can occur even when an account balance rises.
Fixed payments lose purchasing power
A nominal bond promises specified dollar payments. If prices rise faster than expected, each coupon and the repayment of principal buys less. The bond’s contractual dollars do not adjust simply because groceries, rent or medical costs become more expensive. This is the central inflation weakness of nominal bonds.
Interest rates transmit inflation into bond prices
When investors expect higher inflation, central banks may raise policy rates and newly issued bonds generally offer higher yields. Existing bonds with lower coupons then become less attractive, so their market prices usually fall. Longer-maturity bonds have greater interest-rate duration and typically experience larger price changes for a given move in yields. Selling before maturity can therefore produce a loss even when the issuer is still scheduled to pay every dollar.

Inflation can hurt stocks before it helps them
Businesses may eventually raise prices, allowing revenue, earnings and dividends to grow with the price level. That is an indirect and uneven hedge, not a guarantee. Companies with weak pricing power can lose margin when wages, materials or energy costs rise. Higher rates also increase financing costs and can reduce the value investors assign to distant future earnings. A short, sharp inflation shock can therefore push stock prices down even if equities remain the portfolio’s main long-run growth engine.
Stocks during inflation
Why stocks can preserve purchasing power over long periods
Owning a stock means owning a claim on a business’s assets and future profits rather than a fixed stream of dollars. Companies that can raise prices without losing customers may grow nominal sales and cash flow as the economy’s price level rises. Reinvested earnings and dividends provide a compounding source of return that bonds with fixed coupons do not have.
The U.S. Securities and Exchange Commission (SEC) describes stocks as historically carrying the greatest risk and the highest potential returns among the three major asset categories. That trade-off is visible in the short run: the SEC’s 2009 investor guide notes that large-company stocks have lost money, on average, about one year out of every three. A long horizon gives you more time to recover from those declines; it does not prevent them.

- Weak pricing power: If customers can easily switch to cheaper alternatives, a company may be unable to pass higher costs through.
- Heavy borrowing: Refinancing at higher rates can absorb cash that would otherwise support investment or dividends.
- Long-duration valuations: Businesses valued mainly on profits expected far in the future can be repriced sharply when bond yields rise.
- Input-sensitive models: Businesses dependent on fuel, commodities or imported components may face cost increases before they can change prices.
A broad, diversified stock allocation spreads these company-specific risks. It still leaves you exposed to economy-wide valuation changes, recessions and the possibility that inflation and interest rates rise together.
Nominal bonds during inflation
What nominal bonds do well
High-quality nominal bonds can stabilize a portfolio relative to stocks, provide scheduled interest and return principal at maturity if the issuer meets its obligation. Their lower day-to-day volatility can be valuable when you must sell assets to fund a near-term expense. A ladder of maturities can also make the timing of principal repayments more predictable.

Those benefits are different from inflation protection. A bond can be low-volatility in nominal terms while delivering a disappointing real result. The more years until its final payment, the more purchasing power is exposed to an unexpected rise in prices.
Rate risk, credit risk and reinvestment risk
- Interest-rate (duration) risk: Rising yields generally push down the price of existing bonds. Longer duration magnifies the move.
- Inflation risk: Unexpected inflation reduces the real value of fixed coupons and principal.
- Credit risk: Corporate and high-yield issuers may fail to pay or may suffer price declines when investors demand more compensation for default risk.
- Reinvestment risk: When a short-term bond matures, rates may be lower, forcing you to reinvest at a less attractive yield.
- Liquidity and spread risk: Some securities or funds can be costly to sell during stressed markets even when their stated maturity is short.
Short-duration, high-quality bonds generally have less sensitivity to a rate shock than long-duration issues, but they still face inflation and reinvestment risk. A higher coupon does not automatically compensate for those risks.

How TIPS work
Treasury Inflation-Protected Securities are U.S. Treasury bonds whose principal is adjusted according to changes in the CPI. Coupon rates are set at issuance, but the coupon dollars are calculated from the inflation-adjusted principal, so both principal and interest payments respond to CPI movements. At maturity, the holder receives the inflation-adjusted principal under Treasury terms.
The Federal Reserve explains the relative-return test this way: “If actual future inflation exceeds inflation compensation, TIPS will end up having a higher return than nominal Treasury securities, and vice versa.” Inflation compensation is the rate of future inflation implied by the pricing difference between comparable nominal Treasuries and TIPS. TIPS are therefore not a promise to outperform every other asset; their advantage depends on realized inflation versus what the market had already priced in.
What TIPS protect—and what they do not
- Explicit protection: CPI adjustment addresses the purchasing-power risk that a fixed nominal principal cannot.
- Real-yield risk: TIPS prices can fall when real interest rates rise, even if CPI is also rising.
- Timing risk: A sale before maturity exposes you to market prices, duration and liquidity conditions.
- Index risk: Your personal spending pattern may differ from the CPI basket, so CPI protection may not match every household’s inflation exactly.
- Tax considerations: In a taxable U.S. account, inflation adjustments can create taxable income before the principal is received; account type and local tax rules matter.
TIPS can be useful when your priority is a more certain inflation-adjusted stream, but they should be evaluated by their real yield, maturity and duration rather than treated as cash.

Stocks, nominal bonds and TIPS compared
| Characteristic | Diversified stocks | Nominal bonds | TIPS |
|---|---|---|---|
| Primary return source | Business earnings growth, dividends and changes in valuation | Contractual coupons, principal repayment and price changes | Real coupon plus CPI-linked principal adjustment and price changes |
| Inflation linkage | Indirect and dependent on companies’ pricing power | None in the contract; fixed dollars lose real value when inflation surprises higher | Explicit CPI adjustment to principal and coupon calculations |
| Short-term volatility | Highest of the three major asset categories, according to the SEC | Generally lower than stocks, but duration and credit can cause losses | Can be volatile when real yields change; not a cash substitute |
| Interest-rate sensitivity | Indirect through valuation and financing costs | Usually increases with maturity and duration | Real-rate duration remains; nominal-rate protection is not complete |
| Credit exposure | Business and market risk | Ranges from Treasury credit to corporate and high-yield default risk | U.S. Treasury issuer credit, plus market and duration risk |
| Best-matched use | Long-horizon growth when you can tolerate drawdowns | Planned cash flows, diversification and nearer-term spending | Assets whose purchasing-power objective is tied reasonably closely to CPI |
Choose by horizon, withdrawals and risk capacity
The SEC states that the allocation that works best “will depend largely on your time horizon and your ability to tolerate risk.” Apply that principle before reacting to an inflation headline.

If you have many years before withdrawals and can stay invested through substantial losses, diversified stocks generally offer the strongest growth potential. Bonds and TIPS can still serve as ballast and as a source of money for planned spending, reducing the chance that you must sell stocks after a decline. The appropriate stock weight is the one you can hold through a severe drawdown, not the one that looks best in a historical chart.
Short horizon or known withdrawals
If tuition, a home purchase or retirement withdrawals are close, a large stock allocation creates sequence-of-returns risk: a market fall early in the withdrawal period can force you to sell more shares and permanently impair the portfolio. Cash reserves, high-quality short-duration bonds and a maturity ladder can better match near-term liabilities. TIPS with maturities aligned to inflation-sensitive expenses may add protection, but their market value can still fluctuate before maturity.
Retirees who need dependable real spending
Separate money needed soon from money intended for decades of later spending. The near-term bucket should emphasize liquidity and preservation of principal; the long-term bucket can carry more diversified equity exposure if the retiree can withstand losses. Inflation-linked bonds may help with expenses that rise broadly with CPI, while equities provide a chance to maintain purchasing power over a long retirement.
Investors focused specifically on purchasing-power certainty
Start by examining TIPS real yields, maturity dates and duration. Do not assume that a nominal Treasury or a bond fund automatically keeps pace with inflation. Also check whether your actual spending—such as housing, healthcare or education—moves differently from CPI.

Lower risk tolerance
A portfolio that is theoretically efficient but causes you to sell during a decline is not suitable in practice. Use a written allocation that limits the size of a loss you are willing and financially able to endure. The lower expected return of a more defensive mix can be the price of remaining invested.
Match the bond type to the job
| Bond exposure | Inflation response | Main risks | Potential role |
|---|---|---|---|
| Nominal Treasuries | Fixed dollars; no CPI adjustment | Inflation and interest-rate risk | High-quality diversification and scheduled cash flows |
| Investment-grade corporate bonds | Fixed dollars; issuer spreads may change | Inflation, duration and credit-spread risk | Income with more credit exposure than Treasuries |
| High-yield bonds | Fixed dollars; economic conditions strongly affect issuers | Default, spread, liquidity and rate risk | Higher-income allocation for investors who accept equity-like stress behavior |
| Short-duration bond funds | Fixed dollars, but holdings mature and reprice sooner | Inflation, reinvestment, credit and fund-market risk | Lower duration for nearer-term reserves |
| TIPS | Principal and coupon calculations adjust with CPI | Real-yield, duration, CPI-basis and tax issues | Explicit inflation-linked exposure |
Bond funds do not mature as a whole; they continuously buy and sell holdings. That makes duration, credit quality, expenses and distribution policy more important than a fund’s label alone. Read the prospectus and holdings rather than assuming “short term,” “income” or “inflation” describes the entire risk.
Why diversification still matters when stocks and bonds can fall together
Stocks and bonds often respond differently to economic news, but the relationship is not fixed. Vanguard documented that both fell in 2022 as central banks raised rates. Rising discount rates hurt equity valuations while simultaneously reducing prices of existing bonds. Diversification reduces dependence on one outcome; it cannot eliminate losses when a common shock hits multiple assets.
Adding assets with different drivers—such as stocks, high-quality nominal bonds, short-duration holdings and TIPS—can reduce concentration in any one inflation or rate scenario. The mix should be tied to your liabilities and risk capacity, not to an assumption that one asset must always rise when another falls.
What historical evidence can and cannot tell you
Stocks and interest-rate regimes
Fidelity’s 2022 guide reports that historical S&P 500 returns averaged 10% during higher-interest-rate periods versus 7% when the Federal Reserve had lowered rates. This is a historical average, not a forecast and not proof that stocks will rise during the next tightening cycle. The result covers a broad history in which inflation, valuations, earnings and economic growth varied substantially.

Short samples can mislead
One inflation episode, one year of performance or one market regime cannot establish a permanent stock-bond rule. Compare results over a period that matches your horizon, account for inflation and taxes, and include the possibility of large interim drawdowns. Historical averages describe distributions of outcomes; they do not identify the return you will receive.
A practical allocation process
- Write down the liabilities. List essential spending, dates, currencies and whether each cost tends to track CPI or a different measure.
- Set a liquidity reserve. Hold enough readily accessible money for the expenses that cannot wait for a market recovery. Do not expose that reserve to unnecessary duration or equity risk.
- Define your loss capacity. Consider income stability, emergency resources, debt and the largest decline you could tolerate without selling. Capacity is different from how optimistic you feel about markets.
- Choose a long-term stock target. Use diversified exposure and select a level you can maintain through a recession and an inflation-driven rate shock.
- Divide the bond allocation by purpose. Decide how much is for near-term spending, nominal diversification, credit income and explicit CPI linkage. Select duration and credit quality for each purpose.
- Review TIPS on a real-return basis. Compare real yields, maturities, duration and the market’s inflation compensation. Check whether CPI is a reasonable proxy for your expenses.
- Account for taxes and fees. Asset location, taxable distributions, trading costs and fund expenses can change the after-tax real result. Rules differ by jurisdiction and account type; verify them before acting.
- Set a rebalancing rule. Rebalance to a written target on a calendar schedule or when a pre-set band is breached. Avoid changing the plan solely because of one inflation report or one year’s performance.
Common mistakes and how to correct them
“All bonds protect against inflation.”
Correction: Separate nominal bonds from TIPS. Only TIPS in the comparison have an explicit CPI adjustment; nominal bonds require you to accept inflation risk or manage it through shorter maturities and diversification.
“Stocks are an immediate inflation hedge.”
Correction: Stocks can compound purchasing power over long periods, but pricing power differs by company and higher rates can cause immediate losses. Keep enough lower-risk assets for expenses during a possible equity drawdown.
“A high yield means a safe real return.”
Correction: Yield is compensation for duration, credit, liquidity and inflation risks, not a guarantee. Examine what creates the yield and what could make it disappear.
“I should make a major switch after the latest CPI release.”
Correction: Build the inflation response into the strategic allocation and rebalance by rule. Tactical changes require forecasts that can be wrong and may create taxes and trading costs.
“Diversification failed because stocks and bonds both declined.”
Correction: Diversification is a reduction in concentration, not an insurance policy against every shock. Include assets with different rate, credit, business and inflation drivers, and size the portfolio so a joint decline is survivable.
Decision checklist
- What portion of the portfolio is needed within the next one, five and ten years?
- Would a 30% or larger stock decline cause you to sell, and could your finances withstand it?
- Are your bonds nominal, CPI-linked or exposed to corporate credit?
- How much duration risk is embedded in each bond fund or ladder?
- Does your inflation concern relate to general CPI or to a specific expense category?
- Are real yields, taxes, fees and account rules being evaluated together?
- Is the target allocation written down, with a rebalancing trigger?
The better question is not “stocks or bonds?” It is which combination gives each dollar a job: growth for distant goals, dependable liquidity for near-term spending, and explicit or indirect inflation protection where purchasing power matters most.
